Franchising: Investing in Success

Buying a franchise often requires considerable investment. So what are you actually ‘investing’ in?

F

irstly, you are buying into a proven and established business model which dramatically increases your chance of running a successful enterprise compared with setting up from scratch. This is covered by a franchise ‘fee’. Think of it, as a little like a licence fee that will allow you to trade straight away under a recognised brand. For a franchise to become a well-known, brand marketing needs to have taken place over a sustained period of time – sometimes many years. Therefore, within the franchise fee recognition of these ongoing marketing costs is included. This is can come under the heading of ‘goodwill’ but can also include national marketing which has helped build the brand over time. Some franchisors will also aim to provide marketing support on a local level. This may include issuing a local press release or some targeted advertising as appropriate. Some franchises also require investment in equipment and this can be included in the franchise fee or separated out. Either way, investing in the right equipment to run your franchise is an essential part of the set up. The equipment required will depend on the franchise but may mean IT infrastructure, computers or product display equipment. It is important to understand what is covered in the initial franchise purchase cost and what else you will also need to invest in.

If you are buying into a product rather than services franchise, you are also buying into ongoing product development. You need to be ready to be up and running from day one and so franchisors generally provide intensive training in all aspects of your new business. Your investment in training covers the time and expertise of the training staff and the production of your franchise manual. Depending on the business, legal fees may also come into the franchise fee or be a separate cost. These fees cover the creation of the franchise agreement and any necessary legal matters that need to be attended to. As well as investment in the aspects outlined, additional purchases may also be required to run your franchise. These may include premises and vehicles for example. It is important to have an open discussion with your franchisor at the outset, to understand all the initial costs you will incur to get your franchise off to a successful start.

Can you afford to buy a franchise?

I

n broad terms, franchising is a safer option than going into business on your own. A franchisee should have a tried and tested format to follow, training and support from their franchisor, and a network of fellow franchisees to speak to – so although franchisees own and operate their own business, they are not doing it alone. Many small business owners are just too busy to look at what is happening in the market place, what competitors are up to, how customers’ needs might be changing – but a good franchisor will be looking at research and development, helping their network of franchisees to keep ahead of the game. All this support means that banks are going to be much happier to lend to a start up franchisee. But before you are ready to talk to the bank about borrowing money to start your franchise, you need to establish how much funding you will need. There are a number of costs which need to be taken into account, depending on the type of franchise - the initial franchise fee is really only part of the picture. For instance, an owner/operator franchise may need to purchase or lease a liveried van and they will need to fund opening stock. A retail franchise will incur the cost of leasing premises and any refurbishment requirements as well as shop front, branding, fixtures and fittings. Franchisees would also need to think about professional charges related to the property transaction, such as lawyer, architects and surveyor’s fees, as well as insurance. If employing staff, there may be recruitment costs; the franchisee may also need to provide uniforms. There will be marketing costs involved with an official launch of the business.

For an established franchise, most of the major banks will lend up to 70% of the start up costs, for new franchises the figure will probably be around 50-60%.

Working capital will also be required – what you need to live on prior to the business generating cash flow and profits. Find out whether training costs are included in the initial franchise fee; if not, these will have to be factored in.

Once up and running, you will pay the franchisor ongoing management services fees – this may be a percentage of your turnover, a mark up on products provided or a fixed monthly or weekly fee. You should do your homework, and fully research what you will be getting for your money both at the outset and once your business is established. For an established franchise, most of the major banks will lend up to 70% of the start up costs, for new franchises the figure will probably be around 50-60%. You will pay the borrowed money back over a period, maybe 3 or 5 years, depending on circumstances. The first step is to establish how much money you can invest in the business – what can you afford to invest? Have you got savings, can your family help? Prepare a full list of your personal expenditure: mortgage, hire purchase, household bills, and so on. This will show how much money you will need to take out of the business in order to live. Start preparing your business plan - this is a vital document to obtain finance from the bank. Your chosen franchisor will often help you with this. As part of your business plan, you will need to prepare cash flow forecasts for the first couple of years of the business. Your franchisor will help, but you need to be sure that you understand the figures, what they are based on and how much you will have to turnover in order to break even. It is important to consider the financial implications carefully before buying a franchise. You are entering into a long term commitment and need to get the finance right at the outset. Don’t do it on a shoestring, but don’t borrow more than you can afford to repay. 5 Steps to Set Expectations from the Start

Ensuring a Long Lasting Franchisor/ Franchisee Relationship

I

f you are a franchise development person you have undoubtedly been asked, “So how much is it and what do I get?” Typically during the franchise discovery process the questions come shortly after you have been describing the highlights of your franchise business to a prospective franchisee; they are beginning to gain interest so now they are eager to know if they can afford the business and what they receive for their fees. While the questions are common the answers require uncommon care; as the answers are neither simple or without serious consequence. Do these important steps incorrectly and you might be paying for it long into your franchise relationship – however do it well and it can transform your entire franchise system. Relationships of all kinds are built upon initial expectations and the subsequent execution that follows. In commonplace language, if you say one thing and do another you’re like going to have a difficult time for the life of that relationship. Especially in business dealings --- people don’t like surprises! It is important you set clear expectations from the start of your relationship and then follow through as closely as possible as the relationship progresses. In a franchise relationship expectations may be forming even prior to your first ever conversation with a new franchise prospect --- so it is important to determine key expectations and then start defining them early on.

Step 1

Determine your key expectations

Before you can begin creating your franchise development system, sales process or franchise marketing materials to represent your franchise offering you first need to determine the top aspects of your business any new prospect should understand fully before joining your system. maybe but are not limited to: your culture, what is received for the franchise fee, what is received for the monthly royalty and advertising fees and the type and amount of support franchisees should expect on those items. Additional items to be represented are what important tasks a franchisee needs to perform on a daily basis to be successful, funds required to launch the business and ongoing fees needed to fund the business until break even and eventual profitability, as well as such important items as understanding competition and how to go about marketing and promoting the new franchise. So how do you determine and define your message pertaining to these items for your franchise company. You might consider creating a list of questions that you disperse to the various departments within your company. You should include questions such as: describe our culture, what specific skills are required to be a successful franchisee, what day-to-day tasks most affect the success of individual franchise unit? Also, being honest about some of your previous post sale issues will help you understand where you or your development team hasn’t set proper expectations in the past and allow you to emphasize those in the future. And by polling your executive team, development group, administrators, trainers and field staff you will gain valuable insights allowing you to create a more accurate comprehensive list of the key descriptions of your franchise business.

Creating your development system and materials

When prospects first begin looking for a franchise business to join they are like a blank piece of paper waiting for information. The initial data they encounter will impact greatly impact them and often becomes some of the main catalysts for the buying decision; so it is very important franchisors provide a accurate message in all their pre-sale materials. If you have chosen top franchisee prospects, delivered a consistent message and launched the franchises properly, it is likely the franchisees will require less hands-on support over time.

Step 3

The transition to operations

The initial messaging and steps of the development process are controlled by the franchise development and marketing teams. Once the sale occurs the new franchisee now is transitioned to the operations group. It is very important the expectations set by the development and marketing team are edified and strongly supported by the operations group. At this stage, the new franchisee is both excited and likely a bit nervous so if there is a change in the message between sales and operations it can create issues that can be both time consuming and expensive to correct. On the other hand the transition to operations provides an opportunity to add value for your new franchisee while continuing to solidify the important aspects of your business. You can continue your messaging by including key components in your manuals, training materials and positioning key items early in training.

Step 4

Hand off to the field team

Because your field staff works autonomously often far from the home office staff there is an opportunity for your message to become diluted as it encounters the “real world” scenarios during “live fire” in local franchise markets. It is important to ensure your field support understands the key messages and believes in the company doctrine knowing it is in the best interest of the new franchisee. materials include; your website, franchise information packages, electronic information pieces, including emails. As well as the message delivered by your franchise sales people during the initial phone calls of the development process.

Staying the course

If you have chosen top franchisee prospects, delivered a consistent message and launched the franchises properly, it is likely the franchisees will require less hands-on support over time. While less hands-on support is required, consistencies still need to be maintained. Often franchisees will receive newsletters, attend national conferences, log onto company intranets, and review the franchises online messaging. It is important the theme of communication is maintained by your marketing team as they passively communicate with the franchisees through these various resources. By utilizing macro communication tools your marketing team can unify and maintain company messaging with limited time or employee resources and without great cost.

Franchising What Should Franchisees Expect? I n the early days of franchising when franchisors and franchisees tended to be less sophisticated and streetwise, franchise agreements contained a host of detailed obligations which the franchisor offered to perform for its franchisees. These days, when reviewing franchise agreements for clients, banks, etc. I am increasingly coming across clauses which deal with the franchisor’s obligations which are fewer in number, more general (rather than specific) in nature and short on detail as to exactly what it is that the franchisor will do for its franchisees. There are a number of theories as to why this is so; the more specific the obligations, the more demanding will be the franchisee, the greater the detail, the greater the inflexibility enjoyed by the franchisor. It is not so much the number of obligations but, rather, their nature which is important because franchisee are now much better informed and confident about their rights and expectations than they were previously. Some of these theories are based on sound principles, others less so, whilst some are a poor attempt at thinly disguising a hidden agenda. All this is small comfort to a prospective franchisee who is eager to know what the industry norm or standard is by which they can judge their particular franchisor. In determining the obligations of a franchisor, much depends on the nature of the business. The sort of obligations which a franchisee should rightly expect from a franchisor of a fried chicken business is going to vary considerably from those expected of a franchisor of a retail confectionery or dry cleaning business. Nevertheless, almost all professional advisors and ethical franchisors would agree that there are certain franchisor obligations which are fundamental 10 franchise focus

to ethical franchising irrespective of the nature of the business franchised. Training It is fundamental to franchising that franchisors train franchisees in how to operate the franchised business and this obligation to train must continue beyond initial training so that franchisors are obliged to provide continuing and further training to franchisees during the subsistence of the franchise agreement. Protection and reputation Franchisees pay franchisors for the right to use their intellectual property such as the trade name, trade marks, know-how, copyright, business system etc. Franchisors should do whatever they can to protect their intellectual property and should be under an obligation to continue protecting their intellectual property including, where necessary and sensible, taking court proceedings against infringers. A balance has to be struck between what is necessary, desirable or practicable in the interests of the franchisor, the franchisee and the franchised network as a whole. Nevertheless, franchise agreements should contain provisions relating to this so that prospective franchisees can make a decision as to whether such provisions are acceptable to them or not, on an informed basis. Support Crucial to any successful franchised operation is the level of support a franchisor gives to its franchisees. This after all is one of the things franchisees pay for. There should therefore be a positive obligation on the franchisor to provide such support as a franchisee may reasonably require to enable the franchisee to run his or her franchised business in accordance with www.franchisee k . co m

It is fundamental to franchising that franchisors train franchisees in how to operate the franchised business and this obligation to train must continue beyond initial training...

Quality control Different franchisors have different methods of ensuring that quality is maintained throughout their franchised network but before franchisors can do this they must be sure of the quality of their own system, products etc. This is best done by the franchisor having conducted a successful pilot operation. Having established the requisite quality and standards, the franchisor must provide sufficient mechanisms in the franchise agreement to enable it to ensure that franchisees operate to the same standards. Advertising and marketing This is one obligation about which not everyone agrees. Some feel that the obligation to provide, conduct, co-ordinate etc. the advertising and marketing of the franchise, at least at the national level, should be that of the franchisor. upon the nature of the business. In some cases franchisors are content to leave it to franchisees and feel that their franchised business is such that it would benefit little by any form of national or regional advertising. Other businesses are increasingly becoming reliant upon national or regional advertising marketing and promotions as a necessary feature to ensure success of a franchised business. Even in businesses which do not need any form of direct advertising or marketing, many franchisors still undertake an obligation to provide franchisees with artwork, flyers, leaflets, point of sale material, web site etc. thereby ensuring quality, standardisation and economies of scale for its franchisees. I can think of many more obligations which one could add to the above list, particularly if one takes into account standards for businesses such as quick printing, fast food, parcel delivery etc. Nevertheless, the above will, I hope, at least help prospective franchisees, to get some sort of “feel” for what they should be looking for, and consequently prospective franchisors to address these issues when structuring their franchises.

Improvements The obligation to enhance, develop and improve the system, the services, the product range etc. of a franchised business lies squarely with the franchisor. This obligation is fundamental and is one which cannot be delegated to franchisees. One of the principal obligations of franchisees is to sell the goods and or services which are the subject of the franchise, not to develop them. Of course, franchisees should be involved in assisting franchisors to a reasonable extent in pilot/market testing any improvements. Mature franchisors also encourage franchisees to use their initiative to think of improvements and innovations and to relate any ideas they may have as to how the business or the system may be improved, to the franchisor; but it is the franchisor who must decide whether an idea is worth taking up, developing and subsequently when ready, passing it to the rest of the franchised network to incorporate into the franchised system.

Franchisors are aware of the fact that a line needs to be drawn between supporting franchisees in genuine need of support and those who are so demanding of their franchisor’s support that they substitute their own efforts so that eventually, if not quickly, they become dependent upon their franchisor’s support for the success of their businesses.

F

ranchising is inherently contentious. This arises out of the uncertainty of different interests which are founded on the tensions between (1) independent owners who are running their own businesses but have paid sizeable sums to be affiliated to a brand and (2) the franchisor who is looking to provide leadership and drive the business in a certain direction. Properly managed, these tensions can be positive and creative especially where a franchise business model is built bottom up - a great customer product or service delivered at the right price by a motivated, caring and financially astute franchisee operating a profitable franchisee proposition which is supported, managed and developed by a credible, well led and profitable franchisor. However, even in the best run franchises, disputes do arise and the most common claim by a franchisee is that the franchisor made some misrepresentations during the sales process. For this to be a valid claim, the representation must have been a statement of fact (either an existing or historical fact), which was untrue, which was relied on by the franchisee and induced him to enter into the agreement. Statements of opinion (or statements as to future facts) are generally less actionable although a claim can be made if the opinion given was not reasonably held. A potential loophole for franchisors is that English Law provides no legal obligation to disclose information or documentation about a proposed deal. The underlying principle is caveat emptor - let the buyer beware – which means the onus is on the franchisee to make appropriate inquiries and not on the franchisor to provide proper information. This means that a Franchisor is only really at risk where they have provided false information in their marketing material or meetings. The BFA has sought to close this loophole by requiring its members to provide detailed pre-contract disclosure. The underlying principle is set out in Paragraph 3.3 of the European Code of Ethics which provides that a franchisor must give pre-contractual disclosure comprising “a copy of the present Code of Ethics as well as full and accurate written disclosure of all information material to the franchise relationship within a reasonable time prior to the execution of any binding document”. 12 franchise focus

Disclosure under the BFA’s Code of Ethics Whereas the European Code is somewhat vague and open to interpretation, the BFA’s Ethics of franchising provides helpful guidance on the precise meaning of “all information material to the franchise relationship”. This includes: (a) Disclosure regarding the business and financial position of the franchisor. This would include full details of “the business, how it has developed and over what period”. The franchisor should also provide the franchisee with “a set of its latest certified balance sheet and profit and loss account”. The franchisor should confirm that it has never had any action taken against it in consequence of debt save for any genuine disputes. (b) Disclosure regarding the people involved in the Franchise Company. The Franchisor should provide full details of all directors and senior executive staff with authority including (1) name, (2) qualifications, (3) previous relevant experience and (4) confirmation that they have never been bankrupt, insolvent or convicted of a criminal offence. (c) Proper disclosure regarding the Franchise Proposition The Franchisor should provide (1) full details of the franchise proposition and what it offers, (2) a realistic description of the business format and services and (3) the level of pilot testing conducted. (d) Proper disclosure regarding the Franchisees The Franchisor should disclose how many franchisees they have, who they are and where they trade from and when they each opened their business. Also (1) how many have terminated their franchise agreement within the previous year, and why, (2) how many franchise agreements have been terminated by the franchisor within that year and on what grounds and (3) how many disputes they have had with their franchisees and whether www.franchisee k . co m

(e) Disclosure regarding the basis for the Financial Projections Where financial projections are provided, they must clearly show the basis for projections and state whether they are actual performance figures or average performance figures. The projections must also contain certain caveats which are precisely worded. Risks of Non-disclosure Although the extent of the disclosure obligations imposed by the BFA are clear (and fairly stringent), what is less clear is whether a franchisee can bring a valid claim if a franchisor has failed to comply with those obligations. It is here that we have to turn to questions of jurisdiction. Most franchise agreements will contain a jurisdiction clause – the forum and method by which the parties agree that any dispute will be resolved. There are generally two methods, firstly, court proceedings and secondly arbitration. The advantages of each are well known. Arbitration tends to be confidential and can, with the right arbitrator, be quicker and cheaper. Court proceedings tend to be more adversarial and give a franchisor a greater opportunity to take a more technical approach to create leverage. A further twist is that the BFA offers its own Arbitration scheme to deal with franchise disputes. A franchisee would find it difficult to bring a claim before a Court or Arbitrator based on a franchisor’s breach of the BFA’s Code of Ethics. The Code is not legally binding. Nevertheless, a franchisor will still be at risk if it represented or contractually agreed that it was fully BFA compliant unless that is truly the case. The position is quite different under the BFA’s Arbitration scheme. Rule 1.2 of the Arbitration Scheme Rules (2001 Edition) provides that the “Rules apply in respect of disputes in relation to a breach of the European Franchise Federation’s Code of Ethics and the Code of Ethics of the bfa”. Accordingly, failure to provide proper disclosure would appear to be at the heart of those Rules. However, there may be arguments that an Arbitrator appointed under that scheme would have no jurisdiction to deal with w w w. f r a n c h i s ee k .com

franchise disputes that did not arise out of breaches of the Code of Ethics. Conclusion The BFA is the voice of ethical franchising in the UK and part of that is the vetting of its members against a detailed code of ethics. A cornerstone of ethical franchising is the provision of accurate and detailed written information to prospective franchisees. However, there is still a gap between what the BFA requires and what some franchisors actually provide. Franchisors need to ensure that they are fully compliant with the disclosure requirements under the Code of Ethics. Failure to do so is certainly actionable under the BFA Arbitration Scheme and may cause issues where claims are brought outside the scheme. However, the most important part of disclosure is the ability to be open and frank with a franchisee with the knowledge that he knew the facts when he signed. This creates the right foundations for the future relationship - the perfect platform from which to manage the inevitable issues that arise as the franchisee grows their business under your brand.

Steve and Lynn Allen A Riverford Organic Case Study

I

n August 2012, long standing Riverford Organic customers Steve and Lynn Allen decided the time had come for change. Tired of the constraints of employment in Nottingham, and with a new family to look after, they decided to start their own business as a way of achieving a better income and greater flexibility. But with perceived rewards came risk. To achieve their goals the Allens had to sell their home to release equity, and secure a business loan through HSBC to pay for a well-established Riverford franchise that was on the market for £160,000. Then they had to move to Cornwall. Matt Pigott interviews. Says Lynn: “Before moving to Cornwall to take on our new Riverford business, we lived in Nottingham for eight years. I’d worked as a product manager in an interiors business, but was made redundant while on maternity leave. Steve was working as a designer and project manager for an events company. Then we had another baby, and both wanted to have more flexibility so that we could spend more time with the children. I also wanted to work, as I’d never envisaged myself being an at-home mum on a long-term basis. We needed to find a way to achieve all of these things and bring in a healthy income, and buying a franchise seemed like the answer. Why Riverford? We’d already been Riverford customers for about five years, and loved getting our organic food boxes delivered each week, mainly because of the excellent quality and flavour of the food. When we decided to look at buying a business, it seemed natural for us to start with a company we knew, that we believed in and that we knew offered a franchise opportunity. The fact that Riverford was organic, with a strong focus on sustainability and ethics, and the fact that we loved the produce were all additional pull factors. Greater cost for greater returns Because of the cost of the franchise, which was high for us, we were nervous about making the investment 18 franchise focus

but we knew that we would bitterly regret it if the territory went to another buyer. Now that the purchase is behind us, and we’re Riverford franchisees, we’re happy with the decision we made. Perhaps the most important thing we’ve learnt is that when you invest in a franchise with a company that’s been around for 25 years, you have all of the necessary systems in place, as well as the knowledge and expertise of others to draw on. You don’t need to be a seasoned entrepreneur to succeed – you just need to be prepared to work hard for your business. Was it tough starting out? Says Steve: “Whenever you start something new, there are lot of things to learn, particularly with an area the size of ours. We cover the whole of Cornwall, which used to be two territories until the previous franchisees bought the north and combined it with their territory in the south. We’re glad they did that because the higher output suits our personal and business needs. Because it’s a big territory, we’ve got five drivers working for us, delivering between 800 and 900 boxes of organic produce each week. The geography is challenging where we are because you’ve got houses down tiny country lanes that are quite remote, so the logistics of fuel consumption and route and time management are important considerations for us. You have to work hard to streamline operations so that you don’t unnecessarily eat into profits. On the flipside, customers are more likely to sign up for a delivery because getting to supermarkets is more of a problem. The service we provide suits elderly people or people with disabilities, and they enjoy the sense of community that comes from having their organic food delivered by drivers they’ve come to know. Did buying a franchise resale make starting the business easier? It’s true that buying a resale requires a lot more investment, but that’s because so much of the hard work has already been done. www.franchisee k . co m

We knew we didn’t have the time or expertise to build a business from scratch, especially not in the farming and food distribution sector; we needed the expertise and systems of an established company, and we needed a solid income from day one, so a resale was the only real option for us. You’ve got an established customer base, and a clear idea of profit and potential, which were critical factors in our decision-making. There were other benefits, to: I think we were lucky to inherit a franchise that’s been cared for by the previous owners, who were keen to share their knowledge and experience with us. That’s saved us wasting time and money trying things out just to find out that they don’t work further down the line. Support from the top and sides Riverford head office and the company’s field team have been on hand to help us from day one. We’ve also had support from other franchisees in the network. We’ve never felt as though we were going it alone, which is one of the best things about being a local business and part of a national network. There are other advantages to being part of a bigger organisation, too. If a customer can’t get hold of us, for example, they can ring customer support at head office. Somebody is always there, even if we’re not. Having head office on hand makes a huge difference. It’s like having the benefits of a big company without the headaches and responsibilities of people management. Ultimately, we’re free to focus on what’s happening at the local level, which is the most important thing. w w w. f r a n c h i s ee k .com

Focus on growth Says Lynn: “One of the best ways to grow the business, we’re discovering, is to attend local food and farm shows where we’re able to meet potential customers, and tell them about Riverford. The shows take effort, and we have to do them on the weekends, but it’s the best way to engage with visitors – and it’s fun. People can see the quality of the produce, ask questions and try anything we might have cooked on the day. The shows also enable us to build up our database so that we can stay in touch with potential customers. Flexibility for the future Riverford is the kind of business that works for us. It’s full-time but affords us great flexibility. We’re now able to work around the children and set our own schedule. It’s still hard, and sometimes we’ll work until 10pm, but we’re able to juggle things more easily, do the school run and spend quality time together as a family. And the children get to see us working. Even though they’re still young, I think that helps to put them more in touch with the real world. Ample turnover – aims for future growth The turnover of the business when we bought it was just under £1million. Over the next three-to-five years we’d like to push growth to £1.2million. Our aim at the moment is to keep the business steady while we get to grips with what we’re doing, then work towards increasing our net profit through careful marketing as well as ironing out any kinks that we come across in the business model.” franchise focus 19

It’s not impossible to raise finance

I

f you believe everything you read you’d think it was impossible to raise business finance - but that’s not quite true. Some things have changed since the recent financial turmoil but many things have not. Whether you are a small lifestyle business looking to sustain your current operation, a mid-sized player struggling to maintain margins in the face of soaring prices, or an ambitious business looking to accelerate growth, proactively managing your finances is vital. So how do you get it right? Data The first golden rule is all around data. Over the last two years we have seen many businesses struggling because they have not had accurate and timely data to help them make the best financial decisions - often leaving it to the last minute to take action. Raising finance when the business is in distress is frankly too late – you probably won’t get what you need, or if you do it will come at a high price. In our experience you need to focus on the finances from two perspectives – good housekeeping and financing for growth. And you need a proper budgeting and forecasting regime to help your planning. Not the most thrilling prospect, but without an accurate view of the past and an informed view of the future your plans won’t stand up to much scrutiny. Good Housekeeping: Credit control – you might not have the benefit of a dedicated credit control department but this must be someone’s responsibility. Your sale is only completed when you get the cash in the bank so an organised approach to this is essential if you are to ensure your customers pay to the terms agreed. And on the subject of payment terms, if you can tighten yours up and also negotiate a longer term from your suppliers you might be surprised how much cash that can release. Invoice financing – for some businesses where cash availability is a real problem, this can be a useful way to improve cashflow. There are various forms of this but typically the finance company will lend you a proportion of the value of your invoices at the time they are issued, but of course at a cost to you. Whilst your bank might offer this service don’t assume you have to use them as there are many other suppliers out there. Asset financing – For instance contrary to popular belief there are still many asset finance providers who are happy to buy the equipment you need and lease it to you. Some will also buy your existing equipment w w w. f r a n c h i s ee k .com

from you and lease it back to you, providing another potential source of cash. Just make sure you understand the true cost of this sort of finance and do shop around as it is a competitive market. Financing For Growth: It is possible to raise major finance for growth if you know how. Bank Loans – whilst there is evidence to suggest that many firms are still struggling to get bank finance in the current climate, I do have some sympathy with the banks and other lenders who say they are happy to lend but the demand isn’t there or the quality of the proposals just isn’t good enough. The lesson here is you must present your case better than ever before – whatever the audience.

Family and friends – It’s not surprising that when entrepreneurs are looking for finance, family and friends are the first port of call. Arguably such investments are the easiest to negotiate. However, our experience shows it is crucial to tread carefully. Just because you are dealing with family, do not short circuit the proper procedures for raising finance. You must put formal agreements in place, so that all parties understand not just what the returns could be but also the risks. Equity – if you’ve started your own business it’s tempting to try to hold on to 100% of it but sometimes taking in outside equity investment can not only provide the capital for growth but also bring new skills to the board. Experienced and successful individuals prepared to invest in your business (often known as business angels) can bridge the gap between investment from family and friends and institutional venture capital investment. These investments are sometimes a mixture of equity and debt so it’s crucial to be clear about the costs of servicing that debt component and the possible drain on the business cashflow at a time of growth. Grants – public sector support is still available in selected regions and to the right sort of businesses. Conclusion - Which Option is Right? As with most aspects of running a business, when it comes to finance, your start point must be your business objectives. Get very clear about what you need the money for, the risks and returns. Be able to make the case and demonstrate a track record and you will find that there are more finance options than the headline writers would have you believe. franchise focus 21

Buying a Franchise Resale

As well as your research into the franchise itself, how it operates, what experience the directors have, how much support franchisees get - you will also want to find out about the reasons for the sale and have a close look at how the business is trading. It could be that the existing franchisee is looking to retire, or has perhaps decided that the business is not right for them. Do you have enough capital and security to buy into an established business, remember that the costs will be higher than buying a brand new franchise where the business has not been established? You should get advice from an accountant about the financial history and prospects for the business. How has the business performed, what do the audited accounts show is the business profitable? If the figures do not demonstrate a successful, thriving business, maybe the previous franchisee has underperformed, but is this just a one-off, or could a large number of the network be having problems? Assess the market in your area, what is the competition; has anything changed which will affect the business in the future? Is the asking price reasonable, look at other similar businesses for sale in your region, again, speak to your accountant. How long will it take you to repay any borrowing to buy the business? Is that a reasonable payback period? Can the price be negotiated, or can you negotiate a period of deferred payment, are all the fixtures and fittings, equipment, stock, etc included? You will also need to consider how the business is being sold, is the outgoing franchisee looking for a share sale or an asset sale?

In an asset sale, the trading business is transferred from the seller to the buyer. After completion of the sale, the assets will have been transferred to the buyer who will operate the business through a different legal entity. The seller will be left with a shell company (subject to any assets or liabilities that the buyer chooses not to take). The asset sale is probably the easiest for all parties concerned as it gives the flexibility to pick and choose which assets and liabilities will transfer. A share sale is typically more tax-efficient for the seller but can be a greater risk to the buyer as they will ‘inherit’ all liabilities, known and unknown, so even more stringent due diligence is vital. There is obviously a lot to consider, but taking over an existing established business could potentially provide a quicker route to a higher return, and should be generating income from Day 1. Etc etc. In today's world this is a shifting picture, more and more want to go online for their supplies - in the business and consumer world. Make other forms of contact, (mail and phone) easy to access.

Increase the value of what you offer by adding zero cost elements to the service given. Yes, they DO exist. Adding value will come quite naturally from better understanding the customers' needs. In turn this can allow you to serve customers who would not approach you because they see themselves as small buyers. Examine why competitors fail - there are as a many lessons in failure as there are in success. Most rejoice in the slips of competitors but the lessons to be learned are far more important. It's possible that their failure is a foretaste of a risk relating to your business. Whatever the truth - make sure that the lessons are learned and applied - fast.

Steal ideas from other industries. The world is full of gold nuggets. The world is full of gold nuggets of ideas and most are ignored because people do not see the relevance to their own business, they think that what Starbucks/Mars/ Carphone Warehouse do is not relevant. It is and it's instructive and free education too. Open your eyes and broaden your horizon.

Examine how to retain existing customers better. What is the churn rate? Why is the rate as it is? IS it a market norm if so what can be done to change this? What would make customers more willing to be loyal? Keeping customers is always cheaper than finding new ones.

inding a viable method of expansion that can lead to long-term profitability is something that many businesses are exploring as they strive to adapt to an uncertain economic climate and remain one step ahead of the competition. For a company that is enjoying successful growth and has a proven track record, the decision to franchise your business could be a prudent one. A well established brand accompanied by a tried and tested business model is an attractive prospect to a potential investor looking to set up on their own, and benefit from the backing of a familiar organisation. Before taking this step it should be recognised that franchising your business is not a tool to fix a failing operation. For the process to work, you must be able to combine a proven model with the skills and investment of new individual business owners, and you should be confident that your product is transferrable across a multitude of locations. It is sensible to complete a thorough research process before deciding to go ahead and grant a license for a franchisee to establish their own company using the trademark, name and system of your business, and there are a number of important considerations that you should explore. Your brand must be distinctive, have a competitive advantage and needs to be protected with appropriate trademarks. As a franchisor, you must be prepared to take action against those who may damage the reputation of the brand by operating outside the franchisee agreement, which is established at the outset of any franchise relationship. This agreement safeguards your brand, and is naturally weighted in the franchisor’s favour, whilst remaining fair and reasonable to all parties. All franchisees 26 franchise focus

should receive the same agreement, and it is advisable that you engage with a British Franchise Association (bfa) affiliated lawyer, who will have franchising expertise and understanding, to draw up the contract and ensure continuity across the franchise network. Prospective franchisees are drawn to a company that is prospering through the ups and downs of the current trading environment. This success highlights that your firm’s system works, and creates the basis for a comprehensive operations manual that outlines the know-how and the duties the franchisee must fulfill across all sides of the business. Alongside this useful transcript, a substantial training programme will be needed. Many potential franchisees will be first-time investors, and will require a thorough introduction to the business, and ongoing support and guidance from their franchisor. The availability of this reliable support network attracts enterprising individuals to become a franchisee, and a detailed, written plan allows both sides to know what is expected of them from the outset. Franchisees pay management service fees, so it can be advisable for your franchise to be structured in such a way that investors turn to you for support throughout the relationship, whether this be to fulfill administrative services or to provide training. To fine tune the franchisee operations manual, and prove that your concept does work, it is wise to run a pilot scheme. Running your franchise in two or three different locations for a complete trading cycle allows you to iron out any difficulties and show potential franchisees that your model is transferrable across the country, whilst also demonstrating that you are fully invested in its success. An initial franchisee fee will cover your recruitment and training costs, but should not be seen as a major profit line. Your profits will come from the management service fee, which is often calculated as a percentage of the franchisee’s gross turnover or a fixed monthly fee, or through a mark-up on the goods and services supplied to your franchisees. An advertising or marketing fee is often built into the agreement as the franchisee’s contribution to the brand’s national advertising, but new franchisors can often be unsure regarding what level of fees to charge. Over the last decade, it has grown to the point where it now accounts for approximately 10% of Australia's national Gross Domestic Product. In a country with a population of 20 million people, the sector comprises in excess of 850 different franchise systems, an estimated 64,600 franchised businesses and employs 600,000 people. Much of this growth can be attributed to the regulation and professionalism of the franchising sector.

GLOBAL FRANCHISING Regulation Virtually from the start, there was considerable debate about the need for franchising to be governed by a regulatory regime that was separate and distinct from the general regulatory environment created by the Federal Government’s Trade Practices and the Statebased Fair Trading Acts. In 1986, the Franchise Agreements Bill was introduced with a view to regulating the terms of franchise agreements. It was subsequently withdrawn after concerted pressure from both franchisors and franchisees who argued that significant protection from unfair practices was already afforded under the abovementioned legislation. Seven years later, a voluntary Franchising Code of Practice was introduced with an initial two year trial period. Finally, in 1998, the Federal Government introduced a mandatory Franchising Code of Conduct known as the Trade Practices (Industry Codes Franchising) Regulations 1998. The Code deals with issues of disclosure requirements, compulsory advice, auditing of marketing funds, compulsory cooling-off periods, dispute resolution procedures, termination, transfer and releases. There is no doubt that confidence in the franchising relationship has been strengthened as a result of the Code providing certainty about what terms a franchise agreement must address and what must be disclosed. Professionalism The mandatory nature of the Code has necessitated an increased demand for lawyers, accountants and financiers who understand and specialise in franchising. Experience has shown that franchise systems which use the expertise of such specialists to ensure they remain Code-compliant significantly increase the strength and longevity of their businesses. In striving to strengthen the reputation and success of franchising in Australia, many franchisors, franchisees and specialist service providers have become members of the Franchise Council of Australia (FCA) which was originally established in 1983 as non-profit trade association. Today, the FCA is a member of the Asia Pacific Franchise Confederation and the World Franchise Council and represents its voluntary members which include over 600 franchise companies and professional service providers to the franchise industry. Although not a statutory authority, the FCA provides a forum for its members to discuss emerging trends and problems in the franchise sector and gives them access to specialist legal advisors who can assist both with legislative progressions in the industry and ensuring continual compliance with the Code. Current Trends – the future in Australia In the past year, there have been clear indications as to the future of franchising, at least in the short term. • mergers between competing franchise networks • overseas interest in Australian franchise systems • occupancy costs, and • floating of franchise systems on the Australian Stock Exchange (ASX).

The costs of leasing, particularly in shopping centres, have increased dramatically in line with the robust Australian economy. Many franchisors are concerned about what effect this is having on the bottom lines of their franchisees. Now, more than ever, it is critical that franchisees and franchisors obtain specialised property advice before they begin negotiating shopping centre leases. The short term trend appears to suggest increased demand for ‘street strip’ locations in the expectation that reducing demand for shopping centre locations will drive landlords' rents down. Despite this current concern with shopping centre leasing, the franchising sector in Australia is strong and vibrant. Furthermore, the recent trend for franchise systems to float as publicly listed companies on the ASX has helped promote and market franchising as an effective distribution model. Domino’s Pizza floated on the ASX in late 2005 and subsequently become the fastest growing pizza franchise in Australia. Given the increasing costs of running a franchise network, a public float presents a very attractive avenue of fund raising. Like any other publicly listed companies, franchise systems which want to succeed and thrive in the stock market need to give investors absolute confidence in the branding of their systems and their operational models. System controls are therefore critical. Reputation and market demand for a particular product or service will succeed or fail based on these factors. Another trend we are seeing is that many franchisors are targeting younger prospective franchisees. Historically, franchisees were typically recruited from the ranks of redundant or retired bank employees and public servants. This has now changed, with many franchise systems focussing on energetic franchisees in their early 20's. As many franchisors are finding, attracting these prospects requires innovative recruitment strategies. Overall, Australia’s franchise sector is enjoying a strong growth phase, with many international and homegrown systems expanding rapidly. Many international franchisors are now using Australia as a stepping stone into Asia by establishing regional support offices here to train people and support effective expansion programs into countries which have previously been low priorities. Australia therefore represents an attractive option for international systems considering expansion to the Asia Pacific region.

I

n this article, Pushpendra explains factors that make the retail landscape in Singapore so promising; also highlighting some of the key considerations that make a franchise model successful. The “Little Red Dot” is an epithet for the great nation of Singapore. But by no means is this little red dot, ‘little’, especially in the evolving world of retail and franchising. Singapore’s retail industry has seen massive growth either through direct expansion via company owned stores or through franchising. Since the year 2005, operating revenue has grown from $21 billion to $31 billion and the contribution of Singapore’s retail sector to the Gross Domestic Product has been quite steadily growing as well. Adding impetus to this retail phenomenon is the Singapore governments policies related to foreign investments, which combined with investments through government linked corporations have strengthened Singapore’s open, heavily trade dependent economy. The World Bank’s “Doing Business 2011” report ranked Singapore as the number one country for ease of business. Moreover, the Government of Singapore is not only strongly committed to maintaining a free market, but also takes a leadership role in planning Singapore’s economic development across all sectors, including retail. With its easy policies for setting up a company and its attractive tourism related initiatives, Singapore provides an ideal hub for growing international brands. 30 franchise focus

Moreover, there has been a fall in real estate rental rates across prime shopping centres in Singapore, eg. along the famous Orchard road. According to CBRE’s retail real estate report in Q1-Q2 2012, rentals for prime retail spaces dropped to US$455 (S$574) per square foot per year from US$470 (S$591.87) in the previous year. This improved affordability has prompted many international consumer brands to set up brick and mortar stores in Singapore, which was hitherto considered to be a rather expensive undertaking. Some of these international brands include H&M, Abercrombie & Fitch and Dean & Deluca – the establishment of which generated huge excitement in Singapore – with locals & tourists alike. Speaking of tourists, Singapore is considered to be an Asian hotspot – a veritable melting pot for cultures and concepts. The local Singaporeans, expatriates as well as a large floating population of tourists contribute to this melting pot – and the mindset of “Trying something new”. This urge for experiencing new things has given rise to a large number of concepts adapted very quickly from other countries and brought successfully into Singapore via Franchising. Everything from Taiwanese bubble tea and Manhattan style pizza’s to Singaporean cosmetics and Italian apparel stores have been successfully franchised. For a franchisee as well, franchising represents an exciting proposition – to run a proven business model in new territories, while getting access to the best in class capabilities for organizing, marketing and managing it. The franchisee can also take the “Master Franchise” for brands, whereby they can drive the expansion further across the region through subfranchising, which is a tried a tested strategy. Over the years, Singapore has become the retail head quarters for various brands offering various franchising opportunities within the Asia Pacific region. To adopt a Franchising route, can be an extremely effective and profitable way to grow a business. Although, franchising is unique and distinct from other business processes, some of the key elements that are needed to make a franchising model successful are: 1.

Non Competing Clause: a. This is important clause to understand at the time of leasing. For example, mall owners typically have non-competing clauses in their leases, where brands with similar product offerings cannot co-exist in the same mall. In such a situation, the expansion of a brand/store through a franchise model can be hampered.

The site selection and location analysis should be carried out with the use of experts to determine the market readiness of the brand/concept and suitability of the location. Aspects of International Franchising in Relation to New Zealand

N

ew Zealand is an exciting and fast developing market in relation to franchising. Considering that the population of New Zealand is about 4.4 million and there are over 350 systems, there is one system for every 12,000 people which is very high in my opinion. Why? The answer is because New Zealanders love brands and businesses which succeed and franchising offers people a chance to leave the security of employment and purchase a franchised business which should succeed provided the system is followed. Legal Position There are no franchising specific laws in New Zealand. However, as you would expect, there are existing laws which protect franchisees and probably the three main laws which give such protection are the Fair Trading Act 1986, the Commerce Act 1986 and the Contractual Remedies Act 1989. Those Acts focus in particular on misrepresentations and restrictive trade practices. Although New Zealand does not have franchising legislation at this time, the New Zealand Government may be looking to introduce some legislation this year. It is bound to be some law in relation to a mandatory disclosure régime which follows overseas countries like Australia and USA. There is no mandatory disclosure régime in New Zealand but there is the Franchise Association of New Zealand (FANZ) which was formed in 1996 when New Zealand broke away from the Australian Association. The FANZ publishes the Code of Practice and the Code of Ethics and all members of it must comply with both Codes. The Code of Practice has four main aims which are as follows: 32 franchise focus

• To encourage best practice throughout franchising. • To provide reassurance to those entering franchising that any member displaying the logo of the FANZ is serious and has undertaken to practise in a fair and reasonable manner. • To provide the basis of self-regulation for franchising. • To demonstrate to everyone the positive will within franchising to regulate itself. The Code applies to all members including franchisors, franchisees or affiliates such as accountants, lawyers and consultants and all prospective new members of the FANZ must agree to be bound by the Code before they can be considered for membership. In my opinion there are three types of franchisors in New Zealand being: • Those franchisors who belong to the FANZ and agree to adhere to its Code of Practice and Code of Ethics; • Those franchisors who are ethical but who elect not to belong to the FANZ; and • Franchisors who are not ethical and who do not belong to the FANZ. It is this last category of franchisors who need to be stopped and their numbers are diminishing thanks in part to the growth of the FANZ in the franchising grapevine in New Zealand. The public has become far better educated in relation to the purchase of franchises and many potential purchasers are put off now if a franchisor does not belong to the FANZ. www.franchisee k . co m

GLOBAL FRANCHISING What Does the Code Cover? 1. Compliance - all members must certify that they will comply with the Code and members must renew their certificate of compliance on an annual basis. 2. Disclosure - a disclosure document must be provided to all prospective franchisees at least 14 days prior to signing a franchise agreement. This disclosure document must be updated at least annually and it must provide information including a company profile, details of the officers of the company, an outline of the franchise, full disclosure of any payment or commission made by a franchisor to any adviser or consultant in connection with a sale, listing of all components making up the franchise purchase, references and projections of turnover and possible profitability of the business. 3. Certification - the Code requires franchisors to give franchisees a copy of the Code and the franchisee must then certify that he or she has had legal advice before signing the franchise agreement. 4. Cooling Off Period - all franchise agreements must contain a minimum 7 day period from the date of the agreement during which a franchisee may change its mind and terminate the purchase. This is very important and the cooling off period does not apply to renewals of term or resales by franchisees. 5. Dispute Resolution - the Code sets out a dispute resolution procedure which can be used by both franchisor and franchisee to seek a more amicable and cost-effective solution. The Code requires all members to try to settle disputes by mutual negotiation in the first instance and this process does not affect the legal rights of both parties to resort to litigation. 6. Advisers - all advisers must provide clients with written details of their relevant qualifications and experience and they must respect confidentiality of all information received. 7. Code of Ethics - all members must subscribe to the Code of Ethics which sets out the spirit in which the Code of Practice will be interpreted. All franchisor members of the FANZ must have a Franchise Agreement which contains a dispute resolution clause and a cooling-off provision. In order to resolve disputes, mediation is the favoured method and is working very well in New Zealand. It has a high success rate in relation to franchising disputes and that is probably because both parties respect each other and wish to continue their relationship. However, if mediation does not work then there is always litigation which is certainly at the divorce stage of the relationship.

Definition of Franchising The definition of “franchise” as contained in the Rules of the FANZ is as follows: “Franchise” means the method of conducting business under which the right to engage in the offering, selling or distributing of goods or services within New Zealand includes or is subject to at least the following features: the grant by a Franchisor to a Franchisee of the right to the use of a Mark, in such a manner that the business carried on by the Franchisee is or is capable of being identified by the public as being substantially associated with a Mark identifying, commonly connected with or controlled by the Franchisor; and the requirement that the Franchisee conducts the business or that part of the business subject to the Franchise Agreement, in accordance with the marketing, business or technical plan or system specified by the Franchisor; and

the provision by the Franchisor of ongoing marketing, business or technical assistance during the term of the Franchise Agreement. Consideration should also be given to the definition of a Franchise Agreement which “means a contract, agreement or arrangement, whether express or implied, whether written or oral, between two or more persons by which one party to the agreement (“the Franchisor”) grants, authorises or permits the other party to the agreement (“the Franchisee”) the right to operate a Franchise. Any contract, agreement or arrangement which purports to be a Franchise Agreement shall be deemed to be a Franchise Agreement for the purpose of this definition, notwithstanding that it may lack any or all of the requirements or attributes referred to in the definition of “Franchise”. International Aspects New Zealand encourages and welcomes overseas systems whose current master franchise agreements or unit franchise agreements usually need minor amendments. For example, the restraint of trade clause, legislation and the governing law clauses are the usual areas where changes need to be made. Professional taxation advice should be obtained and New Zealand has Double Tax Agreements with numerous countries overseas, including USA, UK and Australia. These Agreements generally limit the taxing rights of each country (depending on the type of income derived) as well as helping to reduce double taxation. For example, most Agreements limit the foreign country’s tax on royalty payments to 10%. Accountants have a key role to play in relation to franchising. Good Faith Contract law governs the legal relationship between the parties to a franchise agreement. The Courts in New Zealand may be willing to imply a duty of good franchise focus 33

GLOBAL FRANCHISING faith into franchise agreements which stems from an overseas trend to imply such a duty because of the special relationship between the parties. Since the Dymocks case in the High Court and the subsequent appeal cases to the Court of Appeal and the Privy Council in 2004, a number of legal writers have argued whether the contractual relationship between the franchisor and the franchisee is of such a special nature that a duty of good faith and fair dealing can be implied. Hammond J put this view forward in the High Court but it was firmly rejected by the New Zealand Court of Appeal. It was discussed briefly by the Privy Council on final appeal but the judgment of their Lordships did not require them to make any final decision in respect of that issue. However, Lord Browne-Wilkinson when commenting on the Court of Appeal suggestion that “there is no room for superimposing a general duty of good faith, that to do so conflicts with requirements of certainty in commercial contracts” stated: “These comments suggest that, in their view, the development of the law so as to make an obligation of good faith implicit in the relationship between franchisor and franchisee (as in the case of partnerships and other joint venture agreements) is not desirable. Their Lordships proposed to express no concluded view on these comments and wish to reserve their opinion on the suggestion that the implication of an obligation of good faith and the relationship between franchisor and franchisee would be an undesirable development.” In Australia there was a recent Court of Appeal decision Esso Australia Resources Pty Limited v Southern Pacific Petroleum NL which stated that no general duty of good faith arises in commercial contracts and such a duty would only arise where it is necessary to protect a vulnerable party from exploitative conduct. However, the franchising relationship is different and, like New Zealand, the Australian Courts are ready to imply a duty of good faith and fair dealing. Recent Cases The majority of franchising litigation in New Zealand involves where misrepresentations have been made and it is the Contractual Remedies Act 1979 and the Fair Trading Act 1986 which greatly assist in this area. In Cornfields Limited v Gourmet Burger Co Limited (2000) the High Court Judge rejected a claim under the New Zealand Fair Trading Act that exclusion clauses should be upheld by saying that they had been “overwhelmed by express assurances”. It was apparent that the franchisee was on unequal terms with the franchisor and was far less sophisticated in business affairs and less well-resourced than the franchisor. In Jackson v Lehmann (2001) the franchisor had provided false promotional material to the franchisee. It was held that the projected income of the business had no factual basis and that the representations had

been made both negligently and fraudulently. The plaintiffs were held to be entitled to relief under Section 9 of the Contractual Remedies Act. The franchising company had not traded for several years, a fact which had not been disclosed to the franchisees and this misrepresentation by silence had created an entirely misleading picture of the franchise. The brand King Pie came to New Zealand from South Africa about 1996. In Phillips & Ors v King Pie New Zealand Limited (1999) the franchisor had made misrepresentations which included statements regarding gross profit, turnover and net profits; statements regarding the franchisor’s alleged expertise; statements as to projected budgets and projections; and assurances as to the suitability of business locations for the franchise. The franchisor concealed a number of major facts from the franchisee including the fact that the franchise was failing in Australia; that some of the franchises had poor trading results; that the franchisor had grave doubts about the viability of a number of the franchises; and that other franchises were trending downward in their measure of profitability. The plaintiff pursued King Pie using the provisions of the Fair Trading Act and alleging misrepresentation and the plaintiff won a substantial damages award. In Newport v Coburn, the franchisor company set up a franchise for the installation and repair of electronic accessories for cars. Mr Newport represented that there was a heavy demand for a Wellington franchise and that customers were waiting to give it business. An employee from the franchisor company also represented that there was a heavy demand for business in order to persuade a prospective franchisee to sign the Franchise Agreement and the franchisee was supplied with fabricated turnover figures. The claims of misrepresentation were successful and the case focussed on the liability of directors and an employee for misleading statements which were made on behalf of the franchisor company. There is considerable academic debate as to whether directors and employees can be individually liable for misleading and deceptive conduct under the Fair Trading Act 1986. The Court of Appeal upheld a finding that directors and employees can be personally liable under the Act and I agree with that position. A case which clearly illustrates the dangers of the parties not having clear terms in their Franchise Agreement is Video Ezy International (NZ) Limited v Cameron in 2004. This case involved injunction proceedings by the franchisor to prevent the franchisee from carrying on a competing business after the term of the Franchise Agreement had expired and to deliver up confidential material. After considering the terms of the Franchise Agreement at some length, the Judge refused to grant the injunctions. During the course of the negotiations for the original franchise agreement, the parties had made some changes to the agreement. Clause 6.3 had been amended by partly www.franchisee k . co m

GLOBAL FRANCHISING striking out the original clause and gluing over an amended part of that clause. The clause contained several references to “the Franchised Business” and in other clauses of the agreement there were also references to the term “Franchised Business”. That term was not defined in the agreement. Clause 6.3 had not been drafted with care and was ambiguous and the Judge said that “this contract is a muddle, as a result of 6.3. It is a muddle of the parties own making. I do not think an equitable remedy should be available taking sides in this muddle”. Choose the Party Carefully It is important to make sure that all parties are correctly described. It is quite common for a franchisor to operate under more than one company so, if that is the case, you should ensure that the company which is described as the franchisor is the one under which the franchise is operated and also that it is the company which has the rights to franchise. Where the franchise system has originated from overseas, it is important to ascertain that the franchisor named in the agreement is the company carrying on the business in New Zealand and that it has authority to do so. A 2003 case called Electrical Holdings Limited v Contractor Success Group Limited illustrates the sort of issues which can arise where overseas companies are involved in the franchise system but are not parties to the franchise agreement. Contractor Success Group had been granted a master licence by a US company, Mr Electric, which is owned by the Dwyer Group. In marketing the franchise system to the franchisees, the New Zealand master franchisee used publicity material provided by the US franchisor and part of that material suggested that the franchisees would become part of a worldwide network of businesses backed by the corporate strength of the Dwyer Group which was described as “the world’s premier service business franchisor”. The franchisees argued that they should have recourse against the Dwyer Group and on the basis that Contractor Success Group and Mr Billington who was the director and shareholder of that company acted as the agent of the Dwyer Group in making the representations on which they relied in buying their franchises. Justice Goddard found against the franchisees and refused to allow them to join the Dwyer Group as a defendant. That case illustrates the need for any franchisee and their advisors to ensure that the parties with the perceived expertise and financial power and on whose reputation they are relying in respect of the franchise system they are entering into are parties to the agreement. If not, the strength of the franchise system may not be as good as it would have first appeared. Confidentiality The issue of confidentiality is very important and the confidentiality provisions of most franchise agreements are expressed to apply after expiry or termination of the franchise agreement. Failure to make such a provision could prevent the franchisor w w w. f r a n c h i s ee k .com

from enforcing the confidentiality provision after the expiry or termination of the agreement. In P5 Holdings Limited v Elisha’s Well Limited, a 2006 case in the High Court at Auckland, the Court granted injunctions to prevent the defendants from using the franchisor’s confidential information. Clause 33.1 of the franchise agreement contained a standard confidentiality clause which read as follows: “The Franchisee acknowledges that the system is confidential and is the sole property of the Franchisor. The Franchisor shall not during this agreement or afterwards use, divulge or communicate to any person any confidential information concerning the practice, dealings, transactions or affairs of the Franchisor which may have been acquired by the Franchisee pursuant to the performance of its responsibilities under this agreement.” The defendants had purported to terminate their franchise agreements alleging misrepresentations by the franchisor. They subsequently each set up their own businesses which largely replicated the business of the franchise system. The Court accepted the franchisor’s arguments that the defendants had basically appropriated the system with one or two minor changes which were not significant enough to distinguish their new businesses from the original franchised businesses. Franchisor Dangers It is crucial for franchisors, whether they be New Zealand franchisors or franchisors based overseas, not to overstate the financial position and success of their franchised businesses in New Zealand. Existing laws which cover misrepresentation are robust and dangerous and great care must be taken. As I said earlier, franchisors who belong to the FANZ must publish a disclosure document to give to prospective franchisees before the franchise agreement is executed. It is acceptable for overseas franchisors to give the New Zealand master franchisee or the unit franchisee, whichever is the case, a copy of the disclosure document being used or the UFOC if it is a US franchisor. However, if this course of action is followed then there should be a caveat provided to the New Zealand master franchisee or franchisees along the lines that the overseas disclosure document or UFOC of the franchisor is being provided by way of background information only, it has not been amended for New Zealand conditions and it must be read in that light. New Zealand is a sophisticated market and is fairly deregulated in relation to small to medium sized business. The FANZ is very successful by promoting self-regulation and high standards in franchising, and its Code of Practice is widely understood and accepted by the majority of franchisors in New Zealand.

Working with the Modern Buyer

W

hat are the expectations of the modern buyer? What questions do they have as they decide which partners to choose? How can you avoid been seen as a dinosaur and improve your capabilities? Whatever market you work in, things are probably shifting and you need to align yourselves even closer with the expectations of the key decision makers in order to survive In order to understand how corporate buyers feel about their interactions with salespeople, DDI (the selection and development specialists, www.ddiworld. com ) conducted a major global study in 2009. Survey respondents included 2,705 corporate buyers and those involved with the buying process across six countries (Australia, Canada, France, Germany, the U.K. and U.S.) and representing a wide range of industries. DDI specifically wanted to know how these people view their buyer-seller relationships and asked a series of questions including: • What qualities do they value in a salesperson? • Have their expectations of salespeople changed? • What value do salespeople provide to buying organisations? The research suggested that many buyers have a poor perception of sales people. Here are some of the comments about salespeople captured by the researchers:

But there is a positive intent articulated by buyers. For example, more than 90% of customers would like their salesperson to be more of a resource to them. More worryingly perhaps is that over two-thirds of buyers believe salespeople’s’ expertise is getting worse. The key finding that stood out was this: 61% of buyers said sales representatives were transaction-orientated only and did not understand customer needs. There is a growing gap between what buyers want from salespeople and what they are routinely given in terms of service and expertise. How can you make a difference? So let us start looking at ways in which sales people, across all market sectors and across the globe, can really make a difference. There are sales people out there adding value, offering great service, aligning what they offer with their customers’ requirements and making great money! These people are open to change, flexible and thoroughly professional. They adapt their approach and meet the evolving needs of the people who make the decisions. Here are the top qualities that modern buyers, according to the DDI Survey, value the most in a sales person:

• “Unwilling to listen”. • “Won’t take no for an answer”. • “Lacking knowledge about their products”. • “Doesn’t understand my circumstances”. Hardly a ringing endorsement! Only 6% rated the sales profession “excellent.” Buyers in the U.K. provided the lowest ratings, with 53% rating sales “Poor” or “Fair.” 62 franchise focus

Whatever you sell, unless you move with the times, there is always the danger of becoming a dinosaur.

Just as sales people are paid on results so, increasingly, are buyers. They have real fears that we need to identify and meet: • The fear of paying too much • The fear of change • The fear of being left behind • The fear of loss Our job as a salesperson is to answer the buyers’ questions and address their fears. And so the ultimate question for any buyer is: “Why should I buy from you?” There is plenty of competition out there and if we are not able to answer this basic question with a degree of lucidity, we will struggle. In answering, it is useful to remember that buyers are influenced by three core elements: confidence, credibility and connection. By developing yourself in these three areas you can build deeper customer relationships and so have more influence in the sales process. Most buyers, and this goes for consumers as well as professionals, will go through this kind of decision making process before they buy anything: • I’m OK: I have what I need • I am dissatisfied in some way – what I have is no longer OK

If we think about sales relationships we have as a customer, we find that characteristics such as rapport, trust, adding value, honesty and so on are what are important to us. Any activities we engage in to manage customer relationships should, therefore, demonstrate and develop these qualities. Alternatively, you could just ask the customer! Two great questions to find out where you need to focus your efforts are: “What’s important to you about your relationship with a supplier?” “If I was doing a great job of managing our relationship with you, what would I be doing?” Whatever you sell, unless you move with the times, there is always the danger of becoming a dinosaur. Natural selection is about adaptation. Charles Darwin observed: “It is not the strongest of the species that survives, nor the most intelligent that survives. It is the one that is the most adaptable to change.” Our intention here, therefore, is that we have given you some ideas about how to adapt to the patterns of modern buyers in 2013. It’s worth remembering this process as you go through the stages of a sale with a buyer. Having invested time in establishing a relationship with the customer that enables them to buy from us, it is important that we take time to maintain and develop the relationship if we have an interest in selling to this customer at some point in the future. For some of you, repeat purchases might represent a regular opportunity.
