PROPERTY INVESTMENT IN CAMBODIA: RETURN ON INVESTMENT BY GRANT FITZGERALD

A

“ re you looking to buy property for a home or as an investment?” It’s one of the first questions a prospective buyer will be asked by an agent or vendor, but why does it matter? The difference is this; when buying a home, it’s an emotional decision where monetary returns are set aside in favour of thoughts of comfort, homeliness and happiness. On the flip side, a good investment property will provide you with a return on your investment in the form of rental income and capital growth which will allow you to grow your overall wealth. In the Cambodian real estate market, whether it be land, villas, condos or apartments, a good proportion of buyers, especially foreigners, buy property as an investment. Let’s look at the different forms of return; rental yield and capital growth. RENTAL YIELD is the rate of income return over the total purchase cost of an investment property where income is derived from rent. To put it simply, it is how much more you’re making on an annual basis versus your initial investment. Currently, annual rental yields in Cambodia of between 6% - 8% are still very much attainable. Having a property tenanted is extremely important to achieving your desired Return On Investment (ROI) as the rental income for apartments in Cambodia constitutes the majority of your investment return. Residential leases here are generally 12 months, provide a regular and dependable income stream which should produce positive cash flows when compared with most investment alternatives. CAPITAL GROWTH is the appreciation in the value of an asset over a period of time, usually expressed as an annual percentage. An average rate of capital growth in Cambodia is extremely hard to pin down as rates vary greatly according to property type and location. For example, current capital growth on a renovated apartment can range from 1% - 5% annually. Whereas capital growth on land in Chbar Ampov can vary from 3% - 20% (note that generally, land does not provide an income stream). Whilst capital growth and rental yield are often looked at separately, they should be combined to get a true understanding of the value proposition. This is because properties usually increase in value due to market and property improvement increasing both the rental yield and the value of the property. As a rule, I recommend IPS investors look at

properties that provide an immediate income stream, that is, a property that is ready and desirable to rent. Having the option to buy “off the plan” has been a recent development in Cambodia, however, whilst buying off the plan may be desirable due to the fact that you don’t need 100% of the funds upfront (installment payments are made), the reality is that you have to wait until the project is completed (effectively taking on project risk) and handed over before you can get return on your investment. Here in Cambodia, this can mean waiting for 2 years or more, during which time your money is not working for you and your only ROI - capital growth - is purely at the mercy of the market. One of the most popular products we have on the market for investors is newly renovated apartments in central Phnom Penh. A tastefully renovated apartment in a central location with a good entrance is extremely rentable and can provide returns of over 10% per annum. Let’s look at two real world examples to understand the returns available from these types of properties: Property 1 - 1 Bedroom, 53 sqm apartment located in 7 Makara (central Phnom Penh) This property was purchased by a foreign investor in July 2016 and to be completely upfront, was picked up for a bargain. Taking into account the due diligence background check and set up of the nominee security documents the total outlay was just over $52,000. It took one month to find a tenant, our client pays us a monthly fee to manage the property on his behalf. Taking all this into account our client makes a very healthy 8.8% rental yield and when you factor in a modest capital growth the total return on investment comes in at just under 12% per year. This is a brilliant little investment. Property 2 - 2 Bedroom, penthouse apartment located in Bkk1 The table below shows the breakdown of the initial investment, including the purchase price, due diligence on the property and set up of the nominee documents (assuming the buyer is a foreigner); the total investment outlay is $282,050. The property is already tenanted until October 2017 with rent locked in at $1,650/ month, but erring on the side of caution we still factor in one-month vacancy and some maintenance on the property. The breakdown is quite conservative and it still delivers a solid 6.1% rental yield. When you add on a moderate capital growth of 2% the total ROI reaches 8.1%.

Managing Director David Murphy catches up with IPS

client Simon Vallegra. Simon met with IPS some three years ago to get a feel for the Phnom Penh property scene. Simon and wife Natalie have purchased two properties with IPS and have also engaged IPS to provide the ongoing management of the investments. 1. WHAT ATTRACTED YOU TO INVEST IN PROPERTY IN CAMBODIA? SV: It all started by coincidence. We stopped by Phnom Penh for few hours on our way to Angkor Wat and we had a good impression of the city; we decided to return a second time for a vacation and were charmed by Phnom Penh’s colonial atmosphere; there is no other capital city in Southeast Asia which has retained to the same style and charm. At that time, we were looking for a property investment in Southeast Asia and thought it would be worthwhile looking into Phnom Penh. We were after good return on investment but also after a property we would enjoy owning and, possibly, some day, living. We wanted something charming and unique.The decision of investing in Phnom Penh has proven successful so far; we own two properties we love, which are providing good return on the investment. 2. HOW DID YOU RESEARCH THE CAMBODIAN PROPERTY MARKET? SV: We scheduled appointments with a few agencies we sourced through the internet; then we travelled to Phnom Penh 10 | Cambodian Property Investor

for face-to-face meetings; a couple of agencies were very eager to show us properties and within a couple of hours attempting to close us on either property A or B. When we met with IPS, the managing director welcomed us in person and, as a first thing, mentioned we would have to invest time in going through the opportunities but also the risks of Cambodian property investment; it took few minutes to us to conclude: “those are the guys we want to do business with”. 3. HOW DID YOU FIND THE SALE PROCESS? WAS THERE ANYTHING IN THE SALE PROCESS THAT REALLY STOOD OUT FOR YOU? SV: We felt that the people at IPS understood the concerns crossing our minds with regard to risks associated to property investment in Cambodia, and found the right way to guide us through the emotions. Should they have had less patience in educating us and guiding us through the specifics of property investment in Cambodia, we would have likely walked away; we would have likewise walked away should we have had, at any steps of the process, doubts we could trust their advice. In the end, the purchase was an act of trust: the IPS team gave us confidence we could trust their advice, and we have never regretted the decision of trusting them so far. 4. YOUR PROPERTIES ARE OWNED UNDER SOFT TITLE, HOW WERE YOU ABLE TO SECURE YOUR INVESTMENT AND HOW DOES THIS WORK ONGOING?


SV: Every foreign investor in the Cambodian property market, should make efforts to understand the difference between “soft” and “hard” title as well as the options available in term of ownership; with exceptions limited to tasteless units in newly-built condos, foreign investors cannot own properties in Cambodia, in the sense of freehold title ownership; however there are contractual options to ensure the investment is secured and investors can enjoy properties as materially theirs. IPS advised us on how to contractually structure a deal providing a reasonable degree of security and we have never felt our investment at risk. Do not waste your time with agencies not explaining you the options and the risks associated with foreign ownership; this is at the foundation of property investment in Cambodia and you shall have a full understanding of it.

6. YOU HAVE USED IPS AS BOTH SALE AGENT AND MANAGING AGENT FOR THE PROPERTIES HOW HAVE YOU FOUND THE EXPERIENCE AND WOULD YOU RECOMMEND THEM?

SV: Ensure you understand the risks associated with Cambodian property investment, invest in properties which are unique and can drive long-term capital appreciation, and, ultimately, do not try to figure out Cambodia yourself, rely instead on an expert partner you can trust. Our experience is that having IPS as our business partner has been a great move for us, we are experiencing very strong returns on our investments with a minimum of risk.

SV: We live oversea, we know nothing about Cambodia and have no relationships in place in Cambodia; we need a partner we can trust and IPS have demonstrated their trustworthiness over the number of years we have been working with them. We would definitely recommend IPS - both in sales agent and in managing agent capacity - to prospective investors in Cambodia. Add the guys at IPS are nice guys indeed! Top Five Financial Tips for Expats in Cambodia Budget, budget, budget! With so many options to wine, dine and travel in Cambodia, budgeting couldn’t be more important. When asked, many of my clients simply don’t know where their disposable money goes each month. You’d be amazed how many changes you can make just by creating a simple budget!

International medical insurance, not travel insurance A good quality medical insurance plan is essential. Too many expats here end up with a bill for medical expenses because they are living in Cambodia yet still under a travel insurance plan. Travel insurance is for travelling, not residing. Therefore they often will not pay out!

Tell your life insurance company that you live in Cambodia Many policies from your home country do not cover you whilst in Cambodia. Paying for an insurance policy that will not pay out is utterly pointless - even worse, your family won’t have a financial safety net!

Update your address Always update your address with your banks and insurance companies. If you don’t, it can make accessing your funds that much slower and create lots of unnecessary red tape. If you don’t trust the postal system, set up a correspondence address with a P. O box in Cambodia or a trusted individual back home. 12 | Cambodian Property Investor

Retirement schemes Typically when working in your home country, you’d be saving 10-15% of your annual salary in a retirement scheme. Most companies in Cambodia don’t offer such schemes, which can result in you not saving at all. Check to see if you can still contribute to your retirement scheme back home. If this is not possible, then speak to a professional about how best to save for retirement.

I n 2009, when I first told my family I was moving to

Cambodia I was met with blank stares, uniform negativity and even a ‘where is Cambodia?’ Now family and friends are lining up to visit and explore the wonders of Angkor Wat, sample the delights of Phnom Penh’s burgeoning restaurant and bar scene and relax on the beaches of Sihanoukville. Cambodia has come a long way in the short time that I have been here and its rise is even more extraordinary when you consider it’s tragic past. So what’s underpinning the rise of Cambodia? Put simply, Cambodia’s rapid economic growth. Cambodia has experienced two decades of very strong economic growth, averaging 7.6% Gross Domestic Product (GDP) from 1994 to 2015. This ranks Cambodia as the sixth fastest growing economy in the world during the past 21 years. This phenomenal, sustained growth has transformed Cambodia from one of the world’s poorest countries to being reclassified by the World Bank as a lower middleincome country in 2016. In its most recent update, the Asian Development Bank (ADB) forecast growth to remain strong at 7.1% for both 2017 and 2018. The World Bank is a little more conservative with its growth forecast of 6.9% for the next two years and remaining strong at a projected 6.7% in 2020. To get some understanding as to how good Cambodia’s projected growth is we only need to review its position in the fastest growing economies in Southeast Asia. Using data provided by ADB economies in the SE Asia region are projected to grow at an average of 5% in 2018. Myanmar the fastest at 8%, Cambodia second at 7.1% ahead of its Indochina neighbors in Thailand (3.6%), Vietnam (6.7%) and Laos (7%). Cambodia’s growth has been underpinned by strong garment exports, a thriving tourism sector, a focused and gradual modernization of the agricultural sector and continued resilience from the construction and real estate sectors. The projected extension of growth in these key sectors will ensure Cambodia continues to be one of the key developing markets in Asia.
