Levy Stabilisation Fund (Do they really work?) It has become a fairly frequent phenomenon within the housing development industry, that the Developer of a housing scheme (particularly those developed as Sectional Title or Life Right schemes) establishes what is termed a Levy Stabilisation Fund for the scheme. The Levy Stabilisation Fund requires that owners of Sections or Life Rights within the scheme, contribute a portion of the Sale Price achieved on the sale of the Section/Life Right, to the Management Body. These payments are intended to establish a fund, which is used to act as a buffer against future increases in the levies payable by members, thereby “stabilising” such levies. It is a moot point as to whether these funds achieve their desired result. Consider the example given below, which is a notional example, and the figures quoted have not been taken from any existing or established scheme. Let us consider the case of a medium priced housing scheme of, say a hundred units, with an average sales price of R1,2 million. The monthly levy per unit is, say R2000.00, making a total annual levy of say, R 2,4 million. Levies increase by say, 8% per annum on average. The average member’s levy would therefore increase by R 160.00 per month year on year. The total levies payable within the scheme, however, would increase by R 192 000.00 per annum.

generate the additional income required to offset the likely levy increase in the second year, and so it would continue. Is it possible to raise these sums by raking off a percentage of the sales prices achieved? Lets assume that these units bought for R1.2 million in the first year sell for R1.4 million. The average deduction on sale of a unit hovers around 2,5% of the sale price (R 35 000.00), or at say 20% on the notional profit, (R 40 000.00O. In a scheme of 100 units, it would be uncommon indeed to have more than ten sales in a year (providing a maximum contribution of R 400 000.00 to the stabilisation fund).

The writers view is that stabilisation funds can work in times of an active property market, but when sales are few and far between over an extended period (and the property market does operate in cycles of famine and plenty), a scheme operating on the principle of a stabilisation fund, given the scenario painted above, might prove to be a ticking time bomb. (Please note that the monetary values and calculations reflected herein are not necessarily accurate, and are not complied from any genuine case study. They are merely used to illustrate the point made in this article).

This figure is far below the minimum capital amount required to generate sufficient income to offset the likely levy increase. That is just the point. The stabilisation of future levies is not effected by utilising the income generated by the capital in the stabilisation fund. Rather, the stabilisation of levies is achieved by utilising the capital itself, leaving the fund severely depleted once the increased levies for the ensuing year are approved. This scenario will hold good in times of a buoyant property market, as the incidence of sales will be high, and so a high capital contribution is made to the fund which allows for the levy to be stabilised by utilising such capital. What, however, of the position during a period of one of two years slump in the property market. What if the capital in the fund, raised from the diminished proceeds/profits of a decreasing number of sales, falls below the total of the notional levy increase?
