How changes in the federal tax plan may affect the mortgage interest deduction

Taxing News for Homeowners

or the past 104 years, the mortgage interest deduction (MID) has been a popular mainstay of the tax code. But experts say the MID may be less impactful if President Trump and Congress follow through on their plans to usher in tax reform measures. The MID allows homeowners who itemize their deductions on their federal tax return to deduct any annual interest paid to lenders on a mortgage, thereby lowering their tax rate. Current deduction limits are $500,000 for individual taxpayers or married taxpayers filing separately, and $1 million for married homeowners filing jointly. Forbes reports that, in 2014, 44 percent of homeowners (66 percent with a mortgage) took advantage of the MID, equating to $308 billion in total deductions. That’s no small chunk of change. Supporters like the National Association of Realtors maintain that the MID encourages Americans to become homeowners because it provides more purchasing power to buy a home and is a boon to the real estate market; many fear that messing with the MID will increase mortgage defaults and foreclosures and set back the real estate recovery. Critics contend, however, that the MID is actually designed to provide bigger tax breaks to the wealthy and is overdue for an overhaul. While neither the Trump Administration nor 4

House Republicans are proposing to eliminate the MID altogether, as previously feared, Trump’s plan currently calls for limiting all combined itemized deductions to $200,000 for married couples filing jointly and $100,000 for single taxpayers. Also, it would double the standard deduction a filer could take ($30,000 for married couples filing jointly and $15,000 for single filers) instead of claiming itemized deductions; in other words, married homeowners would need to meet a $30,000 minimum threshold in mortgage interest and additional deductions for them to be worth itemizing. “Reduction of the mortgage interest deduction could have a profound effect on current and future homeowners,” says Jeremy Colonna, vice president/ principal of Matchpoint Funding in Los Angeles, who notes that homeowners in larger metropolitan areas like Los Angeles, San Francisco, Seattle, New York City and Washington D.C. would feel a bigger impact if Trump’s tax changes take effect. “Millions of homeowners take this deduction into account when making a decision to purchase their homes. This is akin to changing the rules in the middle of the game.” Crystal Stranger, a Las Cruces, N.M.-based tax professional and author of “The Small Business Tax Guide,” on the other hand, believes proposed tax changes that affect the MID could be a good thing.

“The mortgage interest deduction benefits less people each year because prime interest rates are low, home prices are relatively low, and the standard deduction is high,” Stranger says. “Those who benefit most are urban residents in high tax states who are also often hit with the alternative minimum tax, which lower the itemized deductions allowed. That means it’s really not much of a tax boon to higher-income taxpayers.” Stranger says the logic behind the Trump Administration’s plans is to lower overall tax rates and create a simpler and more fairly applied tax system that will most benefit those living in lowercost areas. Frank Zaccanelli, CEO/managing partner at Fiamma Partners LLC in Plano, Texas, agrees that these proposed changes shouldn’t negatively affect the lower- and middle-income homeowners. “I predict that President Trump will change the mortgage interest deduction, so that it doesn’t turn into another tax break for the wealthy, yet preserve it at lower levels so it won’t hurt working families,” Zaccanelli says. Stranger doubts the MID is in danger of getting scrapped altogether anytime soon. “Too many people depend on it, and it would hurt the housing industry, which Trump is heavily invested in,” Stranger says. Tax Return Trouble Question:

We have visited several mortgage lenders to pre-qualify for a loan. We have very good incomes, but to lenders we seem on the brink of poverty. The problem is we are self-employed, have lots of write-offs and don’t show much income on our tax returns. What can we do?

Answer:

Lenders strongly rely on tax returns when trying to calculate the ability to borrow. However, many entrepreneurs have good cash flow and significant income yet because of various deductions, they seem to have less income than lenders need for a given mortgage. What you need is an alternative way to qualify. In recent years lenders have tried to expand the “credit box” in different ways because nearly 35 million households are unbanked or under-banked according to the FDIC. So, for example, lenders

might be willing to accept rental checks and utility bills as evidence of credit. Because you have a good income your situation is different. You likely are “banked” and have a good credit score. What you don’t have is sufficient income if lenders look no further than your tax statements. Under Dodd-Frank lenders must make “a reasonable and good faith determination based on verified and documented information that, at the time the loan is consummated, the consumer has a reasonable ability to repay the loan.” Tax returns can help meet this standard but in some cases, so will other paperwork. The trick is to find lenders with more flexible qualification standards. Look for lenders that will consider an application on the basis of your bank statements. In such a situation the lender will likely want 12 to 24 consecutive bank statements. The lender will then average deposits to come up with a monthly income. The advantage here is that all of your income shows, there are no deductions in the sense of what you find on a tax return. The result is that you will likely have a higher income for application purposes.

The bank statement approach, however, is not without hurdles. Different lenders have different requirements and you can expect several related paperwork demands: Lenders will want to see business account records and tax returns. If bank account records show overdrafts those will potentially weigh against the borrower. Also, there must be some reasonable relationship between deposits and your work. In many instances, there will be higher down payment requirements than with typical financing. And, since you’re asking the lender to do extra work, there may be additional costs. onforming loan limits increased for the first time in more than a decade due to an increase in housing prices and home values nationally and to adjust for inflation. “The Housing and Economic Recovery Act of 2008 restricted government-sponsored enterprises like Freddie Mac and Fannie Mae from increasing these limits until real estate prices exceeded their pre-crises highs, which were reached around July 2006,” says Tyler Case, mortgage loan officer for Pittsburgh-headquartered PNC Bank. Prospective buyers who need extra financial help in the form of a jumbo loan also have reasons to be optimistic, says Patrick Lamb, president of Scottsdale, Arizona-based Homeowners Financial Group. “Fortunately, as the real estate market has recovered, options for jumbo loan financing, including loans that require less than a 20 percent down payment, have significantly expanded,” Lamb says. “Because of the increased liquidity for jumbo loans, it’s become easier for homebuyers to obtain financing for larger homes.” That’s not to say that obtaining a jumbo mortgage is a piece of cake, however. These loans are not sold to or securitized by government agencies; instead, they’re commonly sold to large

banks, institutional investors or other private companies and are either held in portfolios or securitized through private residential mortgage-backed securities transactions. The fixed interest rate on jumbo mortgages may be higher, and you usually need a debt-to-income ratio of no higher than 43 percent, a credit score of 720 or greater, several months’ worth of backup savings, and a more established history of income. “But there are jumbo lenders out there that can go down to a 680 credit score or 10 percent down on an adjustable rate mortgage, in some cases,” says Andrew Saltman, CEO of Carbon Capital in Ponte Vedra Beach, Fla. As always, due diligence is essential when seeking financing. Prepare to shop around among different direct lenders, mortgage brokers, and mortgage bankers who also act as brokers; if you want to go jumbo, seek out a knowledgeable lender who works with numerous jumbo lenders/investors. Experts recommend first getting pre-qualified for a mortgage by working with an experienced mortgage professional who can help you understand the different program options and terms available to you.
