ARM Redo Question: We don’t see much risk with

an adjustable-rate mortgage (ARM), especially because of their low start rates. Long ago we had an ARM where the rate moved with the 11th District COFI. Our lender says this index is no longer available. How come?

Answer: An ARM is a mortgage where the

interest rate can vary over the life of the loan. For example, with a 5/1 ARM there’s a fixed rate for the first five years of the loan term and then the rate can go up or down according to an independent index not controlled by a lender. Examples include the 3-Year Treasury Security Index, the 5-year Treasury Security Index, the Six-Month U.S. Treasury Bill Index, the LIBOR and the 11th District COFI – the 11th District Monthly Weighted Average Cost of Funds Index (COFI)

published by the Federal Home Loan Bank of San Francisco Historically, the 11th District COFI has been a terrifically good deal for borrowers. Here’s why. First, the index was long-based on the borrowing costs of some 200 financial institutions in Arizona, California and Nevada whose marketplace experiences were familiar to U.S. borrowers. Second, the index tended to move up and down very slowly, meaning rate extremes were generally missed. Now, however, the 11th District COFI is going away. Instead of 200 lenders to poll every month, there remain just nine qualifying institutions. The result is that the index will be discontinued in 2020. A related matter concerns the LIBOR (London Inter-Bank Offered Rate). Financing with a notional value of $200 trillion is tied to the LIBOR. However,

home. Now, they’re more likely to wait until they’re in their thirties, or even early forties. An early start helped seniors accumulate significant housing wealth, according to the Urban Institute,

which reports that today’s older adults who bought their first home between ages 25 and 34 have a median of $150,000. But today’s seniors who waited to buy until age 35 to 44,

have just a median of $76,000. “Owning is a kind of forced savings,” explains Skip Johnson, partner in the Minnesota-based retirement planning firm, Great Waters Financial.

the LIBOR has been plagued with scandal. The Council on Foreign Relations reported in 2016 that “regulators in the U.S., the U.K., and the E.U. have fined banks more than $9 billion for rigging LIBOR,” primarily in the form of rate manipulation. LIBOR is now on the way out. Several banks have already stopped using it. Replacing it in many cases will be the SOFR – the Secured Overnight Financing Rate. If your ARM is based on the LIBOR, your lender will likely switch to another index by 2021. If you have an ARM with an index based on the 11th District COFI or the LIBOR, contact your lender. When will they end use of the 11th District COFI or the LIBOR? How will your rates be set once your index goes away? It’s “forced” because with each monthly mortgage payment, a portion is allocated to interest due, while the rest whittles down the principal balance, allowing the borrower to own more of his home outright. Those who buy later can catch up by initially taking a shorter term mortgage, say a 15-year instead of the traditional 30-year loan, or by refinancing into a shorter term loan after a few years, says Johnson. Another strategy is to send the mortgage lender extra money earmarked for principal repayment, but that’s only for the disciplined. “People say they will make extra payments, but most don’t. A 15-year [loan] forces you to,” John-

son says. Neither plan is advisable, though, until you have an emergency savings fund, paid off credit card and student debt and fund your retirement plan, he warns. And, no one – no matter when they buy – can build housing wealth if they keep borrowing against their home through “cashout” refinances or equity loans. Staying in a home long enough to make a dent in mortgage debt is also crucial. Since Americans are now averaging ten years in their homes (up from seven), that boosts the odds that today’s first-time buyers will reap the benefits of ownership as previous generations have. n basketball, the tallest athletes aren’t necessarily the best players; plenty of shorter guards and small forwards can lead their teams in scoring, assists and other key categories. The same can be true of smaller homes. There may be bigger and fancier abodes on your block, but that doesn’t mean you can’t fetch a good price for your downsized dwelling – provided you properly prep and market that petite property. But first, the hard facts: Selling a smaller house, particularly one surrounded by larger residences, can sometimes be challenging and may limit your prospective pool of buyers. “Some buyers associate the - size of their home with their personal success or status, and it may be a turnoff to purchase one of the smallest homes on the block if it seems significantly smaller compared to its neighbors,” says Smitha Ramchandani, president and owner of North and Central New Jersey’s SR Real Estate Group at Sotheby’s Realty. Keith Reboletti, broker with RE/MAX Properties Northwest in Park Ridge, Illinois, says it can also be more difficult to attract shoppers if they’re used to touring larger homes in your area. How to best market your small home for sale in a McMansion world “We are competitive by nature, and some people don’t want to have the smallest home on the block,” he says. But there are also upsides to listing a smaller house, which Andrew Hillman, of Hillman Real Estate, a Massachusetts-based broker, defines as a domicile sized at 1,700 square feet or less and typically features three smaller size bedrooms and one full bathroom. “One plus is future appreciation. The value of a small home typically can only go up since the larger homes around it are fueling the market,” Hillman says. Put another way, a rising tide lifts all boats: If a bigger property nearby sells for a high price, that’s bound to boost the value of your smaller home. Another advantage is, assuming you price your smaller home right, you can attract “plenty of people who may aspire to own in your neighborhood but who can only afford more of an entry level home,” notes David Welch, broker associate with RE/MAX Realty

in Winter Park, Florida. Smaller homes commonly entice first-time purchasers, solo buyers and single parents, downsizers, newlyweds and couples who prefer to own versus lease. These are the prospects you have to target carefully in your marketing messages and materials. “I recommend marketing your smaller house as a starter home that provides a less expensive way to get into a nice neighborhood. You can play up that it serves as a condo alternative ideal for empty nesters, too,” says Reboletti. “Additionally, promote the fact that your home will cost less to maintain and incur lower property taxes.” Cast your net wider to attract home flippers, investors and builders, as well. “You can market to area developers who are looking for teardowns.
