New FHA Rules for Rebound Homebuyers A negative credit event no longer means you’re ineligible for a mortgage. Some borrowers can be eligible again in just 12 months.
M
ortgage lenders are students of history. They’ve learned that when people haven’t paid their bills, it’s likely that practice will continue. The past is prologue – except when there are extenuating circumstances. The federal government doesn’t want people who’ve missed bills through no fault of their own to be kept from buying a home. Enter the FHA’s “Back to Work” progam, which has begun to allow people with serious dents in their credit history – a foreclosure, bankruptcy, short sale, or deed-in-lieu of foreclosure – to be approved for a new government-backed mortgage just 12 months after the negative event. “Normally it takes three to five years [after one of the above] to be eligible” for a new FHA mortgage, notes Heather Shanahan, director of program development at Springboard, a housing and credit counseling nonprofit. But, if you can show that your household income decreased by 20 percent or more because of a loss of a job, or because you own a business that

suffered, or you’ve had your hours cut, you may qualify for a FHA mortgage, says Shanahan, provided you’ve paid bills regularly for at least 12 months after one of these credit stains. “I haven’t heard of a lot of borrowers using this program,” observes Don Frommeyer, president of The Association of Mortgage Professionals. “The financial crisis began several years ago. For many, it’s been years ago when they were laid off.” But it can take a couple of years of missed payments before a foreclosure actually occurs, counters Shanahan, who says Springboard has seen “a steady stream” of people taking the first step – an hour long phone credit counseling session – from a HUD-approved counseling agency [visit hud.gov for a list of agencies]. Lenders also want to see proof of timely rent payments, Shanahan says. For example, if after the loss of a home people lived with friends or family, it will be difficult to be approved, she explains.

How Low Can Your Numbers Go?
After years of ultra-conservative mortgage criteria, lenders are easing up on what it takes to secure a loan
A
re you one of the many who’d like to buy a home, but you’re waiting for your number to come up? The door-opening digit might refer to your outstanding debt, your credit score, a down payment, or a combination of the above. Well, watch carefully. The numbers lenders deem appropriate for approving mortgage applications are evolving, with the ultra-conservative crisis lending standards established in the wake of the financial crisis slowly receding. For instance, earlier this year, Wells Fargo & Co. announced that it would consider credit scores as low as 600, down from 640, when making government-backed FHA mortgages. Lowering scores is “an indication that the worst of the crisis has passed,” observes Keith Gumbinger of mortgage data website HSH.com. Still, more flexibility doesn’t mean that lenders are not following rules that aim to ensure borrowers will pay, not fall into foreclosure. Here, a look at how borrowers can watch their numbers: Take a Preliminary Look Especially if you were one of the hard-hit casualties of the troubled economy, you probably suspect your credit is dismal, littered with late payments or other offenses. But even those who’ve had a foreclosure relatively recently may be able to get a FHA mortgage. Many lenders will provide a free pre-qualification, which provides an “analysis of where you’re at in terms of your savings and other financial measures. In many instances, lenders will also share a FICO credit score with a potential borrower during a pre-qualification session. The FICO is widely used in deciding mortgage eligibility, notes Don Frommeyer, president of The Association of Mortgage Professionals, a trade group. However, “There’s a big difference between pre-qualification and pre-approval,” notes Grace Currid, senior vice president of HomeBridge Financial Services in New York. Pre-approval is confirmation that a borrower qualifies for a certain mortgage as long as his financial status doesn’t alter by the closing of the loan, Currid explains. In a pre-qualification, a lender should be able to provide advice on how to mend credit, pump up savings and decrease debt to be in a position to gain pre-approval for a certain loan, adds Frommeyer.

Consider the Options Each government agency that insures mortgage – FHA and Fannie Mae, for example – has different guidelines on who can be approved, says Currid. Moreover, different lending companies impose their own minimum credit standards on to the government-agency mortgage rules, notes Dan Gjeldum, senior vice president at Guaranteed Rate, Chicago. As a result, there may be several different types of mortgages available at different rate charges. For instance, say a buyer has a 10-percent down payment and low debt in comparison to his monthly income but a relatively low credit score – 620. This hypothetical buyer might qualify for a Fannie Mae-backed conventional loan at the lowest currently offered rate but would need pay 3.5 percent of the loan amount in up-front fees or tack those fees on to the mortgage rate, essentially raising the rate by nearly one percentage point, notes Gumbinger. It might be better for this borrower to take an FHA loan, but one drawback here is that FHA requires borrowers pay mortgage insurance, which can’t be canceled. Mortgage insurance also is required on the Fannie Mae loan, but it may be cancelled in the future under certain conditions, Gumbinger adds.
