According to the news, homes are more affordable than in the past. How does anyone know this?

ANSWER:

The National Association of Realtors maintains a widely watched affordability index. In July, it stood at 159.4, up from 140.3 a year ago. Like football, the higher the score, the better. While the NAR index is up, there’s an argument to be made that it’s a conservative affordability measure. To understand why, let’s look at how the NAR index is measured. NAR first looks at median existing-home sale prices. These are published monthly by NAR. It also looks at the monthly “effective mortgage rate” published by the Federal Housing Finance Board. This figure reflects not just the interest rate but also up-front mortgage fees. From this information, we can figure monthly mortgage

costs. In July, the median existing-home price was $284,000, while the typical interest rate was 3.62 percent. If someone purchases with 20 percent down ($284,000 x 20% = $56,800) the mortgage amount is $227,200. The monthly cost for principal and interest is $1,035.51. Given a median family income of $79,259 the typical purchaser can readily purchase the typical home. But affordability becomes more complicated if we look at the question more carefully. First, not everyone buys with 20 percent down. Financing with 3.5 percent down (FHA), 3 percent up-front with the Freddie Mac Home Possible and Fannie Mae HomeReady programs for low-income borrowers, and zero down for VA-qualified borrowers makes home buying more plausible. However, smaller down payments require larger mortgages and monthly mortgage payments. Those bigger monthly payments reduce affordability. Second, in high-cost metro areas such as Los Angeles,

enders calculate mortgage applicants’ monthly mortgage charges and add in the monthly cost for homeowner insurance and property tax. If that total - combined with your other regularly occurring monthly bills – is deemed too high, you’re rejected. Dollars have been adding up pretty quickly for the homeowner insurance portion of the tab, with the average annual premium in 2016 at $1192, up from $909 in 2010, according to industry stats. The nationwide average is deceiving, though, since there are wide variations in cost, depending on a home’s location and value, explains Don Griffin, vice president of the American Property Casualty Insurance Association. Moreover, there are

San Francisco, Seattle, New York, Boston, and Washington, DC, typical home prices are higher, if not vastly higher, than average home prices nationwide. Higher rates mean less affordability. Third, affordability is not just a matter of price. Large numbers of potential borrowers may have good incomes but weak credit, meaning they will pay a higher interest rate. That will result in steeper monthly mortgage payments and reduced affordability. Fourth, location matters. A $300,000 property in one location may have an annual property tax that’s several times higher than a $300,000 property in another area. The tax bills will be different — as will affordability. Lastly, what’s affordable in terms of payments and numbers may not be comfortable. Many borrowers prefer to borrow something less than the largest amount available to them. For one thing, your coverage amount is likely to be less than what you’re paying for a house since the land isn’t insured. Mortgage lenders want to see coverage be at least as much as the loan amount.
