WHAT IS LEVERAGE? Have you ever heard this term thrown around and are you curious about what it means? It definitely does not mean you “use something to maximize force against someone else,” as Webster’s Dictionary defines. Leverage, in the world of commercial real estate, refers to the use of funds from a source other than the buyers’ funds. Typically, we use the term to refer to a loan granted by a bank, or a loan granted by an investment fund to purchase property. When the cost of leverage (or borrowed funds) is lower than your return, we call that “positive leverage.” As in, you are in the black on your investment. If the cost of funds (or percentage of interest charged) is higher than the return on your investment, we call that ‘negative leverage.” As in, you are in the red on your investment. In this case, we need to rethink that purchase. When thinking about making a commercial purchase it is very important to have a thorough discussion about the cost of funds, capital, or the return on your cash.
