Let's Party Up

A

s everyone knows who has attended the Air Carriers Purchasing Conference in the past, this event is an invaluable opportunity to meet up with colleagues, pitch new business, solidify existing relationships, and share a toast commemorating the passing of another year. But what if we took this opportunity to finally start a serious discussion about making a move to ensure the health of our businesses and the people who make it all happen on a daily basis? There is a rising groundswell of support for the idea of establishing an industry trade association - one that supports and represents aviation aftermarket suppliers and their employees. Here is a brief review of the idea and some of its potential benefits. For Business Owners As we all know, there are fewer airlines now than there were yesterday. And chances are that there will be even less carriers around tomorrow. If your business is like most in the airline aftermarket, half of your sales of products and/or services are to operators, and half are to other aftermarket suppliers. That means that 50 percent of your total customer base is shrinking. Or rather it is consolidating, as the remaining players are actually not getting smaller but are gaining in size, power, and bargaining position. At the same time, in the context of ever-increasing globalization, the supplier base (read: competition for sales to the same operators) continues to increase, as new companies enter the marketplace every month. By joining together in a loose trade association, suppliers potentially could establish a better bargaining position with the end users, the airlines. For instance, what if a deal could be struck with individual airlines giving them an automatic endof-year rebate as a percentage of the total dollar value of purchases made from association members? In the event of an airline bankruptcy, what if it wasn't just your small company pitted against a giant debtor, but instead you had the combined strength of an industry association and its membership in your corner? Additionally, in this age of special-interest lobbyists barraging Washington, those of us in the aviation aftermarket certainly could benefit from representation. That old adage ever rings true, "There is strength in numbers." For Business Employees The harder you work, the better you become at your job and the more experience you accumulate. The bad news is that all that hard work and experience begins to lose value as you approach a certain age. If you are in the 50-plus age group, you are far more likely than younger blood to be identified as an expendable budget cut and thus be set adrift with a severance check and a handshake. Out in the job market, your chances of landing another position likely depend on a limited network of personal contacts, who may not be hiring, and a vast range of employment Web sites, where, again, you are at a disadvantage. But what if you received preferential consideration from companies who are members of the aviation aftermarket association? All things being equal, what if member companies agreed to hire from within the network first, whenever possible? How valuable would it be for you to have an association, acting as the voice of an independent, but influential, third party, actively promoting you?

Report on the State and Future of the MRO Market By Donna Doleman

W

ith about 27,000 active aircraft, the revenue of the global commercial maintenance, repair, and overhaul (MRO) market totaled approximately $53 billion in 2012, a 5 percent increase over 2011. These figures come from market analysts at ICF SH&E, an industry consulting and technology solutions company, headquartered in Fairfax, Virginia. The company forecasts an increase to $59 billion in 2013 and optimistically predicts revenues approaching $85 billion by 2022. Highly technical engine MRO accounts for roughly 40 2

percent of the total MRO value, followed by component MRO at about 21 percent. Airframe and line maintenance represent about 22 percent and 17 percent, respectively. There are indications that early retirement of inefficient aircraft will increase, largely due to higher fuel costs, which should drive new aircraft purchases. Another factor is an increase in the availability of surplus parts from retired aircraft that are still usable, even on newer aircraft models, likely causing some price and margin compression on new spare parts among aircraft, engine, and parts suppliers.

Overall, the MRO market has grown more fragmented as the result of significant changes in the industry. Because air carriers, as airworthiness certificate holders, are primarily responsible for the airworthiness of their aircraft and for the quality of all of the maintenance and modifications performed on them, historically carriers have performed most maintenance in house, although some portion of work was outsourced. GE, for example, began servicing jet engines over 55 years ago. However, beginning in the last decades of the twentieth century and continuing into the twenty-first, there has been a prevalent trend among many airlines to increasingly outsource MRO services. MARKET-DRIVEN CHANGE New business models emerged in the 1970s. Low-cost carriers entered the market with a single type of aircraft and outsourced their heavy MRO, rather than make the costly capital and personnel investments necessary to perform those services themselves. As airlines faced deregulation, economic swings, 9/11 and its effect on the industry, and other factors, some fifty airlines filed Chapter 11 bankruptcy proceedings in the United States alone between 1979 and 2012. To stay afloat, the surviving network carriers began to look for lower-cost MRO alternatives. In 1990, U.S. air carriers performed 80 percent of their MRO in-house; by 2011, that figure had dropped to 56 percent. Today, ICF SH&E estimates that airlines globally outsource about 65 percent of MRO. Fragmentation in the MRO market

grew with outsourcing. Among the primary market players are air carrier MRO facilities (including those that have been spun off as subsidiaries), aircraft original equipment manufacturers (OEMs), engine OEMs, OEM and independent system and subsystem providers and repair houses, OEM component repair and parts suppliers, OEM authorized licensees, independent nose-to-tail MROs, independent airframe and engine MROs, and both licensed and independent distributors. In December 2012, the Congressional Research Office (CRS) released the results of an industry study, entitled "Offshoring of Airline Maintenance: Implications for Domestic Jobs and Aviation Safety." This report stated that of the market participants studied, airlines and their

of commercial MRO revenues. ICF SH&E indicates that airline interest and investment in alternatives to original replacement parts has been increasing. Such options include Parts Manufacturer Approval (PMA) parts ($400 million), Designated Engineering Representative (DER) repairs (over $3 billion), and surplus parts ($2.3 billion). Together, these three alternatives now garner almost half of the revenue that OEM parts ($12 billion) do. OEMS STRENGTHEN THEIR POSITIONS Oliver Wyman, a multi-industry research and consulting firm headquartered in New York City, regularly surveys executives from leading airlines, OEMs, airlines, and independent MROs about their views

Overall, the MRO market has grown more fragmented as the result of significant changes in the industry. MRO subsidiaries, such as Lufthansa Technik and Air France/KLM, claim close to a 50 percent share of the commercial MRO market. Major aircraft and engine OEMs take approximately 42 percent share. (The latter figure is at least partially influenced by the maintenance agreements offered with new equipment sales, a predictable-cost option that is popular with lessors, who own some 40 percent of the equipment in service.) Third-party providers, such as TIMCO and TAECO, account for about 9 percent

of the commercial aviation MRO market. Chris Spafford, a Partner in Oliver Wyman's Aviation practice, says that in the company's 2012 survey, they discovered, "MROs have noticed more OEMs limiting access to technical publications, initiating license agreements, and making service authorizations harder to come by." At the same time, OEMs are taking steps to increase their market share. Such strategies include power-by-thehour engine contracts and other longterm service agreements (often 3

initiated during the selling process). They also are introducing new upgrades, among several other approaches as shown in the accompanying figure above. Increased aftermarket attention by OEMs is understandable. Traditionally, engine manufacturers, for example, have barely broken even on new engine development and sales; instead, they recoup their investments by developing engine variants adaptable to other aircraft models and through aftermarket spare parts and service sales. Today, research and development costs are even higher, as the market demands lighter weight, more fuel efficient, more reliable, and longer-lasting equipment. Engine manufacturers are having success with such improvements, but more efficient, reliable, longer-lasting engines reduce aftermarket revenues, making growth in market share even more essential to the bottom line. As to aircraft manufacturers, Spafford relates that the consensus from respondents is that aircraft OEMs will be most successful in building business around their core areas of competence, such as parts provisioning, engineering, and so on.

He adds that these companies will likely face greater challenges when attempting to provide services, or bundles of services, farther from these core capabilities. MARKET GAME CHANGER: INCREASING GLOBALIZATION The market analysts at ICF SH&E believe that the strongest drivers of MRO growth over the next 10 years will be the engine and component markets, and that the fastest rate of growth will be in Asia, reflecting the increasing globalization of the market. China, which currently accounts for about 9 percent of the MRO market, is expected to grow at a 6.2 percent compound annual growth rate (CAGR) through this period. Meanwhile, North America and Western Europe, which together account for over 55 percent of the market, will grow at more modest CAGRs of 0.6 percent and 1.9 percent, respectively. Kevin Michaels, Vice President of ICF SH&E, reports that major investments have been made in China "to enhance market access, perform labor-intensive MRO activities, and to get behind the 'tariff wall' and customs, which is notably

inconsistent." He says that Singapore is favored for capital-intensive MRO activities, service parts distribution, and MRO-related research and development. At the same time, MRO clusters are emerging in more southerly locations, such as Mexico, Central America, North Africa, and Malaysia. "The new paradigm," Michaels says, "is to manage value chain processes across dispersed geographies." Aircraft age and variety and the sheer volume of parts and systems complicate management of globally dispersed value chains. Boeing reports that the architecture of a 747400, for example, incorporates 6 million parts, 171 miles of wiring, and 5 miles of tubing. As air carriers look to offshore MRO work, especially airframe heavy maintenance visits (HVM), to low-cost regions, compliance with the requirements of the relevant national airworthiness authorities - the Federal Aviation Administration (FAA), the Civil Aviation Administration of China (CAAC), Transport Canada (TC), and so on - adds to the complexity of enacting such measures in an increasingly globalized marketplace. This type of multinational situation typically has been managed through Bilateral Aviation Safety Agreements (BASA) between countries, requiring extensive approvals and oversight to ensure that safety is not

FAA safety concerns are so important that the U.S. Congress included provisions related to the oversight of foreign repair stations in the FAA Modernization and Reform Act of 2012. Other airworthiness authorities worldwide also are addressing these issues. GROWTH FROM COOPERATIVE AGREEMENTS OEMs are actively seeking MRO growth opportunities. The aftermarket revenue stream, essential to offsetting the high costs of research and development, reaches higher profitability the longer equipment is in service. With aircraft retiring earlier and surplus parts entering the market, however, OEMs' spare parts revenues are expected to decline. Additionally, new capabilities in engine performance monitoring enable today's powerplants to stay on-wing longer, reducing servicing frequency. To compensate for the resulting shortfalls, OEMs are developing new value propositions, including cooperative innovative agreements. increase the options for their customers, thereby significantly reducing MRO costs. Cooperation between aircraft OEMs and third-party maintenance providers has been growing as well. Both Airbus and Boeing also are offering broad service and support programs, utilizing their own capabilities, combined with the support of established MRO and supplier networks. NEW BUSINESS MODELS Steven A. Melnyk, Ph.D., is Professor of Operations and Supply Chain Management at the Eli Broad College of Business at Michigan State University and a well-recognized

supply chain expert. He says that today's supply chain still is strategically decoupled and pricedriven, with participants focused on supply chain disruptions and risk. "Suppliers are still mainly being measured by three critical indicators price, delivery and quality," he notes, "with no particular link to the organization's strategic objectives." As an example, many remember how suppliers contributed to, and were blamed for, the delay in getting the Boeing 787 to market. He suggests that many of Boeing's 787 supplier problems resulted from not understanding what happens when the value proposition and the business model changed. Boeing

moved from its traditional role as the controlling design authority, which assembled parts and subsystems produced by thousands of suppliers to its own specifications, to an unconventional business model, where the company partnered strategically with approximately fifty tier one suppliers responsible for design, integration, and assembly of whole sections and subassemblies. Problems arose when the latter model required new levels of supplier engineering and management knowhow. In a related example about the importance of choosing the right business model, Melnyk explains how John Deere misunderstood its

customers by selecting a business model in which products were built to suit as orders were received. "So," he says, "what happened when the farmer showed up in March to buy a combine? He was told it could be delivered in October or November, long after he needed to harvest his crops. The result? He buys another brand." Melnyk's theories, as validated by review of the stock price and revenue growth of various companies, indicate that the performance results of business model innovations far surpass those of innovations in process, product, and even customer experience. "Tomorrow's supply chain," he says, "must be strategically

coupled, value-driven, global, and highly adaptive." The strategic nature of those suppliers," he continues,

To an industry that has embraced lean manufacturing and deflationary pricing agreements, Melnyk proclaims that the lean/cost model and a focus on innovation do not mix, because innovative thinking requires free time, and lean principles consider excess or idle time to be Muda (from the Japanese term for waste). Therefore, "Cost savings is the last refuge of the naive. Businesses need to get the focus off the product and onto the customer." Melnyk describes a presentation by former Google

transformational innovation based on the customer's or user's needs, and allowing free time to think about them. Users may not know what they want, Merrill says - they did not know they wanted automobiles, for example - but they do know what problems they have, and transformational innovation stems from that knowledge. TREMENDOUS POTENTIAL The potential for new business models in commercial aviation MRO is great. Probably, the most interesting discovery in the Oliver Wyman survey is that airlines report, "a

diminished overall satisfaction with the services provided by OEMs and MROs." It very well may be that maintenance service providers are not effectively aligning their offerings with what their customers are reporting as their highest priorities. "The survey," Spafford suggests, "may point to an opportunity for OEMs and MROs to better tailor their offerings to their customers' needs and forge more mutually beneficial relationships in the future." Given the broad spectrum of MRO options and the apparent dissatisfaction of a number of air carriers with some of the current offerings, the question is whether forward-thinking companies will allow some non-lean, "wasted" creative time for innovation. It may be that such a risky step is necessary to develop the type of new business models that will tap into their strengths, better serve their customers, and give them a significant competitive edge.
