ANALYSIS:TheReserveBankhasjust undertakenitslastreviewoftheOfficialCash Ratefor2024and,ashadbeenuniversally expected,itcutit0.5%to4.25%.Insome quarterstherewerehopesthatthecutwould be0.75%andevenafewpredictionsofsuchat thetimeofthelastreviewonOctober9.
Buttheeconomicfiguresreleasedsinceearly Octoberhavenotbeenshockinglyweak. Infact,therehavebeensomedecentrises inconsumersentiment,quitestrongliftsin businessconfidencealongwithintentionsto investandhirepeoplenextyear,andsome improvementinconsumerspendingmeasured usingdebitandcreditcardmonthlydata. Thereisalsoanupturnintherealestate sector,whichsuggeststhatthedeclinein house-buildingislikelytoendwellwithinthe next12months.
Thisisnottosaythattheeconomyisdoing fine.Itisnot.Weareeitherinorbarelyoutof recession,andtheglobaltradeenvironment, whichissoimportanttous,istakingaturn fortheworse.TheUSPresident-electhassaid comeJanuary20tariffsof25%willbeapplied togoodsenteringtheUSfromCanadaand Mexicoandanextra10%willbeaddedto tariffsonChinesegoods.
Thereisastrongriskthatweseeretaliatory measuresfromaffectedcountries,plusothers decidingthatmaybetheytoocantryand assisttheirdomesticmanufacturingsectors bymakingconsumerspaymoreforthegoods theywant.
Suchpoliciesfailandthereisnoevidencethat theslightrecoveryinUSmanufacturingsector employmentalreadyunderwaybeforeMr Trump’sfirsttermwasboostedbythetariffs enactedbackthen.
Thereisariskthatashiftinworldtrade towardsgreateruseoftariffskeepsinflation higherthanwouldotherwisebethecaseand thisisimportantbecauseofwhathasbeen happeningrecentlyoffshore.IntheUS,UK, andAustraliaunderlyinginflationarypressures havebeenprovinggreaterthanexpected.The financialmarketshaveoverthepasttwoto threemonthsbeenreiningintheirexpectations forhowrapidlyinterestratesfallinthese countriesandthelevelstowhichrateswillgo. Thishascausedsomeincreasesinbank domesticborrowingcostshereinNewZealand, whichhaveforestalledanyextradecent reductionsinfixedmortgageratesfornow. Willthelatest0.5%ratecutfromtheReserve Bankhavemuchimpactonmortgagerates? Theywillgodownmarginally(don’tgettoo optimistic)withveryshort-termfixedand floatingratesfallingthemost.Butfromhere thescopefordeclinesinfixedmortgage ratesfortermsofthreeyearsandlonger isnotallthatgreat.Thisisbecauseofthe reducedscopeforlowerinflationandinterest ratesoffshore,andperhapsalsobecauseof thereducedexpectationsforgrowthinNZ productivityrecentlynotedbyTreasury. ItisworthnotingthattheReserveBank hasnoticeablyreduceditspredictionsfor economicgrowthovertheyearstoMarch2026 and2027from2.7%and3.2%predictions inAugusttonowjust2.0%and2.4%.Butits outlookforinflationhasbarelybudgedand
ithasraiseditspredictedend-pointforthe OfficialCashRatefrom3%to3.1%.
Thatisnotmuchbutitisenoughtosenda signaltothemarketswhichhavereactedto theReserveBank’slatestoutlookbyraising wholesaleinterestratesslightly.
