There’s an old joke in commercial real estate: If you think nobody cares you’re alive, just miss a few mortgage payments. Unfortunately, there was a lot of that going on during the credit crisis that started in 2008, as commercial real estate values went into a freefall. According to the Massachusetts Institute of Technology Center for Real Estate, commercial property values fell by 10.6% in the fourth quarter of 2008, alone – the biggest price drop since 1984. But to savvy real estate investors, times of lower prices typically reveal genuine investment opportunities. For instance, according to a survey by Marcus & Millichap Real Estate Investment Services, of 1,129 commercial property investors, 51% planned to increase commercial real estate allocations during the 2008 credit crisis. So, despite the significant drop-off in acquisition plans from the peak in 2005, more than half of investors still planned to increase their commercial real estate holdings. A mere 11% planned to reduce their real estate portfolios in 2009. FINDING A GOOD COMMERCIAL REAL ESTATE DEAL Ask any real estate professional about the benefits of investing in commercial property and you’ll likely trigger a monologue on how such properties are a better deal than residential real estate. Commercial property owners love the additional cash flow, the beneficial economies of scale, the relatively open playing field, the abundant market for good, affordable property managers and the bigger payoff from commercial real estate. But how do you evaluate the best properties. And what separates the great deals from the duds? Like most real estate properties, success starts with a good blueprint. Here’s one to help you evaluate a good commercial property deal. LEARN WHAT THE INSIDERS KNOW To be a player in commercial real estate, learn to think like a professional. For example, know that commercial property is valued differently than residential property. Income on commercial real estate is directly related to its usable square footage. That’s not the case with individual homes. You’ll also see a bigger cash flow with commercial property. The math is simple: you’ll earn more income on multifamily dwellings, for instance, than on a single-family home. Know also that commercial property leases are longer than on single-family residences. That paves the way for greater cash flow. Lastly, if you’re in a tighter credit environment, make sure to come knocking with cash in hand. Commercial property lenders like to see at least 30% down before they’ll give a loan the green light. MAP OUT A PLAN OF ACTION Setting parameters is a top priority in a commercial real estate deal. How much can you afford to pay? How much do you expect to make on the deal? Who are the key players? How many tenants are already on board and paying rent? How much rental space do you need to fill? LEARN TO RECOGNIZE A GOOD DEAL The top real estate pros know a good deal when they see one. What’s their secret? First, they have an exit strategy – the best deals are the ones where you know you can walk away from. It helps to have a sharp, landowner’s eye – always be looking for damage that requires repairs, know how to assess risk and make sure to break out the calculator to ensure that the property meets your financial goals.

GET FAMILIAR WITH KEY COMMERCIAL REAL ESTATE METRICS The common key metrics to use for when assessing real estate include: •Net Operating Income (NOI): The NOI of a commercial real estate property is calculated by valuating the property’s first year gross operating income and then subtracting the operating expenses for the first year. You want to have positive NOI. •Cap Rate: A real estate property’s “cap” – or capitalization – rate, is used to calculate the value of income producing properties. For example, an apartment complex of five units or more, commercial office buildings, and smaller strip malls are all good candidates for a cap rate determination. Cap rates are used to estimate the net present value of future profits or cash flow; the process is also called capitalization of earnings. •Cash on Cash: Commercial real estate investors who rely on financing to purchase their properties often adhere to the cash-on-cash formula to compare first-year performance of competing properties. Cash-on-cash takes the fact that the investor in question doesn’t require 100% cash to buy the property into account, but also accounts for the fact that the investor will not keep all of the NOI because he or she must use some of it to make mortgage payments. To uncover cash on cash, real estate investors must determine the amount required to invest to purchase the property, or their initial investment. LOOK FOR MOTIVATED SELLERS Like any business, customers drive real estate. Your job is to find them - specifically those who are ready and eager to sell below market value. The fact is that nothing happens - or even matters - in real estate until you find a deal, which is usually accompanied by a motivated seller. This is someone with a pressing reason to sell below market value. If your seller isn’t motivated, he or she won’t be as willing to negotiate. DISCOVER THE FINE ART OF NEIGHBORHOOD “FARMING” A great way to evaluate a commercial property is to study the neighborhood it’s located in by going to open houses, talking to other neighborhood owners, and looking for vacancies. USE A “THREE-PRONGED” APPROACH TO EVALUATE PROPERTIES Be adaptable when searching for great deals. Use the internet, read the classified ads and hire bird dogs to find you the best properties. Real estate bird dogs can help you find valuable investment leads in exchange for a referral fee. THE BOTTOM LINE By and large, finding and evaluating commercial properties is not just about farming neighborhoods, getting a great price, or sending out smoke signals to bring sellers to you. At the heart of taking action is basic human communication. It’s about building relationships and rapport with property owners so they feel comfortable talking about the good deals - and doing business with you.

Investing in commercial real estate — office and retail space, restaurants, warehouses, gas stations, and the like — can be lucrative and, due to its income component and less pronounced business cycles, serves as a good hedge against the volatility of the stock market, where price movements equate to a bigger portion of return rates. Over time, if managed correctly, commercial real estate assets tend to offer stability. Investors in commercial real estate can make money via appreciation when they sell, but most returns are generated through rents collected from tenants. Long lease terms can help mitigate economic fluctuations and their impact on income. COMMERCIAL HOT SPOTS A study by PwC and the Urban Land Institute predicts strong growth in the commercial real estate market over the next couple of years. Some of the industry’s most promising cities according to the survey include Houston, where the energy industry is expected to drive growth; Austin, which has a strong industrial base, low business costs and an influx of millennials seeking housing; San Francisco, the top choice for hotel investments in 2015 due to its robust economy and increasing draw for travelers; Denver, with a solid industrial base in technology and energy; and Dallas/Fort Worth with its low cost-ofliving, job growth and diverse economy. Finding direct investments is straightforward: Commercial real estate firms like CBRE Group Inc. (CBG), Newmark Grubb Knight Frank, Jones Lang Lasalle Inc. (JLL), Cushman & Wakefield, and DTZ all have a range of listings nationwide. Prominent websites for residential property, such as Trulia and Realtor.com, also include searchable databases of commercial listings. Another site, LoopNet, specializes in commercial property. An investor can purchase a small retail space or storage center directly or through a private partnership, but the down payment requirements tend to be much higher than for residential properties. Think 30% down vs. 3% for a home. Investing in real estate investment trusts (REITs) might be an easier option. Essentially a company that owns and operates incomeproducing properties, REITs are securities that sell like stocks on the major exchanges and invest in real estate directly. REITs are a highly liquid way of investing; they receive special tax considerations and typically offer investors high yields. “The most convenient way for most individual investors to tap the commercial real estate marketplace is through REITs,” said Christian Thomas, an investment consultant with Glastonbury, Conn.-based USI Advisors. “REITs were established by congress just for that purpose, and most have daily pricing and daily liquidity.”

INDIRECT OWNERSHIP Another way to tap into the commercial realm is via commercial mortgage-backed securities, (CMBS), interest-paying bonds that hold bundles of commercial mortgages. Issuance of CMBS is expected to rise to $150 billion in 2017 from an anticipated $115 billion in 2015, according to the Urban Land Institute’s Real Estate Consensus Forecast, published earlier this year. “It really comes down to personal preference,” said Brian McAuliffe, an executive managing director in the capital markets division of CBRE. “REITs, commercial mortgage-backed securities, and limited partnerships are passive, while direct investment in commercial real estate — say from a high net worth individual, or a small-business owner — is much more active.” Michael Orzano, director of global equity indices at S&P Dow Jones Indices — it puts out the S&P/Case-Shiller Home Price Indices, a leading measure of home prices in the U.S. — cautions against buying property outright, given the many headaches that plague management companies and/or landlords. “Direct investment in commercial real estate is not practical for most investors given the large investment required to purchase a single property and the oversight required to manage the building or buildings,” he said. “Direct investments are also highly illiquid and typically may lack diversification since the investment is concentrated in one or few properties.” Orzano continued: “REITs provide access to an illiquid asset class — real estate — without sacrificing the benefits of listed equities. A single REIT will also typically own a portfolio of properties, which improves diversification. Index-based products, such as ETFs that track property and REIT benchmarks, provide a cost-effective means of accessing a diversified portfolio of REITs.” THE BOTTOM LINE With the industry expected to appreciate over the next couple of years, investing in commercial real estate could be a good way to balance your portfolio if you also hold stocks, which fluctuate with the volatility of the markets. While owning property outright lends itself to a steady income of rent, it can also be time consuming and risky dealing with tenants. Investing in assets like REITs or commercial mortgage-backed securities offers exposure to real estate’s growth without having to deal with the myriad of issues property owners face.

How to determine THE VALUE of your investment property Do you leave the valuation of your investment property to the professionals? Christopher Seepe shows how investors can do the calculations Determining the value of an investment property is likely the first thing you want to know, whether buying or selling. An income-generating property’s value is driven primarily, but not exclusively, by the amount of net operating income or NOI (income after expenses and before financing) it generates.

Determine the property’s potential gross income. This is all the income you expect if you have no vacancy or bad debt, including unit rents, parking, laundry, storage etc.

You’ll inevitably have vacancies and bad debts (non-payment of rent) from time-to-time. Deduct this amount from your projected income. Even if the existing owner says turnover is once every five years, Canada Housing and Mortgage Corporation (CMHC) and all financial institutions will include a vacancy rate in their assessment of what they will lend. This is usually 2 to 4 per cent of income. You also want to be realistic and conservative in your projections.

Determine all your operational expenses. Many realtors and owners do not include certain costs in calculating NOI because they don’t know the proper application of the income approach or they want the NOI to look better than it is. Leaving out certain costs can have a dramatic impact on property value. A $1,000 decrease in NOI can decrease property value by $20,000 or more. Conversely, adding $1,000 to NOI may add $20,000 to property value

KNOW THE CAP RATE Capitalization rate is a ratio that expresses the relationship between a property’s current year’s net income and the value of the property. It is particularly useful in financially comparing two widely differing properties. However, it doesn’t factor in the state of repair of a property, its appreciation potential, location, geographic area growth potential, local area crime, tenant demographics and other value-impacting considerations. How do you decide what the cap rate should be? Two common ways (or sometimes both) that cap rates may be established by a buyer or seller is: • Compare cap rates of comparable types of properties that have recently sold in the area • What kind of return could you expect to get if you purchased some other type of investment, say stocks, bonds or term deposits? A buyer will always look for the highest cap rate possible while a seller is looking for the lowest cap rate. AVERAGE RATES

OPERATIONAL COSTS

Arguably, cap rates for investment properties range from 6 to 9 per cent. In the last couple of years, however, I’ve seen some go for less than 4 per cent, with the average being around 4.5 to 5 per cent. In today’s market, 8 per cent is exceptional with the major caveat that the property may have significant issues that must be factored into the cost.

Many investors exclude operational costs such as property management and maintenance costs. The owner or realtor may say that the owner did all the work, but this is irrelevant to CMHC and financial institutions. They will factor in these costs when determining how much they will lend you. These cost values differ per geographical region and estimates differ between lenders, but use 5 per cent for property management fees and $750 per unit for annual maintenance.

Using the earlier example, divide $62,000 by the cap rate you are looking to achieve, say 6 per cent. This example property has an estimated value of $1.04 million. If the buyer was demanding a price of $1.2 million (with a $62,000 NOI), then the cap rate would be 5.2 per cent ($62,000 divided by $1.2 million).

Other costs include realty taxes, insurance, utilities you pay for (common area electricity, etc.), rental fees (eg. hot water tanks), garbage pickup, janitorial, security, website, advertising, inspection and association fees, cleaning supplies, legal, accounting, commissions (for finding new tenants), landscaping or snow removal and pest control. You may also want to factor in a reserve for major repairs. Don’t include one-time major costs such as replacing a roof, painting the building, re-paving the parking lot etc. These one-time “capital” costs are depreciated over time and are handled as a different line item in your financial statements. Other types of investment properties, like a retail plaza, usually pass on most of its operational costs to its tenants through CAM (Common Area Maintenance) or TMI (Taxes-Maintenance-Insurance)— also called Additional Rent—so NOI calculations are generally simpler.

Deduct the operational costs above from your expected income to calculate your ‘true’ NOI. For example, an apartment building with $110,000 in gross income and expenses of $48,000 has a NOI of $62,000. Don’t be surprised when the buyer’s NOI numbers invariably come out to be less than the seller’s. This is often a fundamental part of the negotiation process

Some investors will look at other types of investments they could put their money into and simply state that they want an “Eight Cap” before they will look at a property. This effectively means they want a property with a high NOI at a deeply discounted price (don‘t we all?). Pragmatically, this criterion could be achieved if the investor was willing to buy a distressed property that required further cash infusion to extract the potential upside. Let’s say this costs the investor $40,000. Using a ‘Six Cap,’ if you could reduce your electricity bill, for example, by $10,000 per year (which goes straight to your NOI bottom line), then you are effectively increasing the value of the property by $167,000 ($10,000 ÷ 6 per cent). If you were also able to raise the rents by a total NOI of $8,000, then you add a further $134,000. With the right investment property, repairs and upgrades that reduce costs and/or lead to increasing rents can quickly get you back your investment, and rapidly build new value.

The key point about the income approach is that an investment property should be primarily priced according to how much profit it generates for the owner. That’s a major reason why a well-run, 10-plex with all tenants at market rates could fetch than a higher price then a poorly-managed 20-plex.

OUTGOINGS One of the benefits of being an owner associated with commercial property is how the tenant usually pays the majority of the outgoings, such as local authority or council rates, insurance, repairs as well as maintenance. This means that the majority of the rent collected by the owner has the capacity to be kept unlike the problem with residential property in which the owner uses the rent money to cover rates, taxes, maintenance as well as repairs.
