Bill Boyd Minister of the economy, Government of Saskatchewan As Saskatchewan’s minister of the economy, it’s my pleasure to welcome you to the Lloydminster Heavy Oil Show, one of the world’s premier venues for heavy oil expertise and technology. If you’re looking for the reasons why Saskatchewan is experiencing such high demand for petroleum investment and opportunity, you’ve come to the right place. We are ranked as the number one jurisdiction in Canada for oil and gas investment policies, according to The Fraser Institute’s annual Global Petroleum Survey. This is a vote of confidence straight from the industry, and we are witnessing it right now in our land sale revenues so far this year. Saskatchewan’s June 2014 sale of petroleum and natural gas rights brought in $11 million in revenue, which brings the total for 2014 land sales to $110 million after three sales—a figure that exceeds the total for the entire 2013 calendar year. Saskatchewan is the place to be in Canada for oil and gas producers, and the Lloydminster area is host to one of our province’s richest fields. Roughly half of our current conventional crude oil resource is composed of heavy oil, much of it unrecoverable with current technology. combination of a massive resource base, built-out infrastructure, technological advances and a wealth of production knowledge has made the heavy oil fields around Lloydminster one of the best resource plays in North America. The strong economics of the Lloydminster plays mean service companies can expect continued investment in heavy oil going forward, say major companies active in the play. In March, Scotiabank Global Banking and Markets ranked vertical heavy oil wells in the Lloydminster area the seventh most profitable resource play on the continent out of 50 plays, based on a profit-to-investment ratio. Vertical wells returned over $2 for every dollar invested. Horizontal wells at Lloydminster ranked 15th, returning about $1.80 for every dollar invested.

The profitability of heavy oil production is no surprise to Scott Stauth, senior vicepresident of North America operations for Canadian Natural Resources Limited. “Primar y heavy oil provides the most significant inf lux of free cash f low in our portfolio,” Stauth said at Canadian Natural’s investor presentation in June. “Being the biggest heavy oil producer in Canada, we have built a cash flow machine at Lloydminster.” Canadian Natural currently produces around 140,000 barrels per day of primary heavy oil production, with plans to increase that to around 144,000 barrels per day this year, Stauth said. Getting to this point has been a significant accomplishment, he added. “It’s not easy to be successful in heavy oil,” he explained. “Many companies have

tried it and found barriers to entry or complex challenges that require larger-scale operations to be efficient. Think of it as a manufacturing plant. What’s important here is how in a low commodity price cycle you need effective oil, sand and water logistics, and reliable and efficient equipment to keep your costs down. “Heavy oil is labour intensive,” he added, as the product is trucked to process facilities rather than piped in gathering lines as in light oil or gas plays. Stauth credits Canadian Natural’s success to its large concentrated land base with a drilling inventory of over 8,000 wells. This base allows the company to do large-scale drilling programs year after year, averaging around 800–900 wells annually for the last five years.

“The drilling programs allow us to preorder all our equipment to cut costs,” he explained. Owning its processing facilities and pipeline infrastructure is also key to Canadian Natural’s success, said Stauth, because having extensive infrastructure allows the company to control costs. The company processes all of its own oil at five major facilities and has 100 per cent ownership of the ECHO heavy oil pipeline. “Our facilities were built over a decade ago, and in today’s dollars, a 10,000-barrela-day processing facility would cost around $80 million,” he explained. “We have capacity in excess of 150,000 barrels per day that has already paid for itself and has been well maintained.” Canadian Natural’s ownership of the ECHO Pipeline adds to its cost advantage. About half the company’s production is shipped to Hardisty, Alta., on the pipeline before going to end markets. The ECHO

Pipeline uses heat from the company’s processing facilities to lower the viscosity of the oil, allowing it to flow better. “It requires less condensate than other heavy oil pipelines and that lowers transportation costs,” said Stauth, adding that the company is now investigating using friction reducers in the ECHO line to further improve its capacity. Expertise in drilling and completing heavy oil wells is also key to Canadian Natural’s success in the Lloydminster play, said Stauth. “We are very efficient at slant drilling, which has proven to be the main driver of our production,” he explained. “But in addition, horizontal drilling in lower-permeability or oil-over-water reservoirs, where it’s not practical to slant drill, has also become a driver. We expect to drill 130 horizontal wells this year.” In 2014, Canadian Natural expects to spend around $1.1 billion drilling approximately 850 heavy oil wells and recompleting another

550 wells. It expects to continue spending this amount until 2017, according to its mid-term capital plan. It expects to generate cash flow of between $1.2 billion and $1.4 billion each year through that investment. “And that cash flow is reliable because it’s low-risk development with a proven track record,” he said.

PROFITS VERSUS MORE PROFITS Husky Energy Inc. is taking a slightly different approach to creating value from its Lloydminster operations. Husky has over two million acres of land spanning 20,000 square kilometres in the Lloydminster area. But all of that land isn’t equal, Edward Connolly, Husky’s senior vice-president of heavy oil, said at the company’s Investor Day this summer. “Just over one million acres of that lease is held by one freehold lease with no royalties. As long as we have one producing well, the entire block is held, and today

we have over 4,000 producing wells,” he explained. Without royalties to pay, this makes those one million acres highly profitable, said Connolly. “The royalty benefit of the freehold lease adds about $4 a barrel netback to the total production in Lloydminster,” he explained. Aside from drilling on its freehold lands, Husky is focused on expanding thermal developments to maximize returns at Lloydminster. “Certainly, thermal production is the headline story within the heavy oil business unit,” said Connolly. “Thermals deliver long life with low decline, and they’re high-­ return projects. They also have oil recovery rates that are typically over 50 per cent, and that compares to CHOPS [cold heavy oil production with sand], or cold production, in the range of eight to 10 per cent. Pikes Peak, for example, has produced for more than 30 years with current recovery rates over 60 per cent, and we’re now targeting 70 per cent. This leads to low finding and development costs, and it allows us to exploit smaller targets. That opens up a huge opportunity in the Lloyd block. “Thermal operating costs are also more favourable than cold production, and we’re realizing a higher quality of returns,” he added. “Last year, 30 per cent of the heavy oil business unit production came from thermals, but they generated 80 per cent of our operating earnings.”

Husky is currently producing 40,000 barrels per day of thermal production at Lloydminster and plans to double that production by 2020. “In the near and the mid-term, we’re focused on developing our thermal opportunities. As we increase the share of our production in thermals, we improve our overall quality of returns,” said Connolly. There are three factors that drive returns in thermal heavy oil operations. The first is project execution, which is driven by carving smaller thermal projects out of its massive heavy oil resource base. “Thermals are a great example of making big projects small,” said Connolly. “Build times are only two years, and the projects are very controllable. This gives us good certainty on costs and delivery schedule. We use modularized designs to minimize field construction hours.

Our on-site construction labour force is relatively small and many live in the Lloydminster area, so there’s no need for expensive camps to house our workers there, and these projects are repeatable. “The second driver is reservoir quality,” he said. “The reservoir lends itself to very efficient production ramp-up, and that allows us to achieve nameplate capacity within three months of start-up. Good steam-oil ratios. We design our plants for steam-oil ratio at three; however, in the early life, we see steam-oil ratios less than two. Pikes Peak South and Paradise Hill have both operated for more than two years, and both are still running steam-oil ratio below two.” Connolly said the third driver making thermal heavy oil highly profitable is the quality of the oil itself. “Heavy oil is much lighter than bitumen, and as such, it has a significantly higher

value, is a significantly higher-value product,” he said. “So, in summary, the excellent capital efficiencies, the top-quality reservoirs, combined with the higher realizations, give us returns north—well north—of 20 per cent.” Connolly said another way Husky maximizes the value of its heavy oil production is through Husky’s fully integrated supply chain. “It’s important to note that all of our production has a home. It’s either the refinery or the Lloydminster Upgrader,” he explained. “Husky’s infrastructure handles our oil all the way from the wellhead...to the end market, and that allows us to capture more of the value and better ride out the ups and downs of oil price and differentials.”

LOOKING DOWN THE PIPE Bob Baird, Husky’s senior vice-president of downstream, says the goal of the company’s downstream operations is to eliminate as much of the differential between heavy oil prices and international light oil prices as possible.

“It’s our job to get Brent-like pricing for all our landlocked barrels, and we’re doing that job,” he explains. “Over the past three years, this part of our business has generated more than $2.5 billion in earnings.” Baird says Husky’s Lloydminster Upgrader and asphalt refinery is the beginning of this effort. “This is the heart of the heavy oil integration story and a big piece in closing the gap between Brent and Western Canadian Select prices,” he explains. “These are legacy assets. This means that, while the profits can go up and down in any given year depending on differentials, over the long haul these assets have paid for themselves and will continue to do so many times over.” Baird says the next link in the value chain for the company is Hardisty, the hub for heavy oil transportation out of western Canada. From Hardisty, Husky’s heavy crude and upgraded product can go to the market with the highest value. “I like to say that Hardisty is the Cushing [Okla.] of the north, and all pipes end up

in Cushing, and Hardisty is where they start and where we have assets,” says Baird. “Basically, we at Husky are plumbed right through to our markets. We have the flexibility to move our barrels to the bestpriced markets. We dabble in rail to keep our understanding of the market, but we don’t need it to run our crude to market. Pipelines are the most cost-effective way to move landlocked crude. It’s a fundamental principle and a key factor in our focus-integration strategy.” Completing Husky’s strategy is its investment in refining capacity in the United States. Husky owns a light oil refinery in Lima, Ohio, and has a 50 per cent interest in another refinery in Toledo, Ohio, that processes about 50 per cent heavy crude feedstock. “Our U.S. refining capability gives us Brent or Brent-like pricing,” says Baird. Husky expects to spend $1.3 billion in 2014 on heavy oil development. That investment is expected to continue in the mid-term as it works to double thermal production over the next six years.

Call it the “great flood of 2014.” Across the Western Canadian Sedimentary Basin, producing wells are being converted to water injectors as operators develop waterflood schemes to stem declines and increase ultimate recovery in tight oil plays. In conventional and heavy oil plays, operators are pumping polymers, hydrocarbons and other chemicals downhole to improve recoveries and to benefit from higher oil prices. And in labs across the Prairies, scientists are working on a variety of new methods to free trapped oil using everything from microbes to radio frequencies. At stake are tens of billions of barrels of oil left behind when primary production is exhausted.

BRING ON THE FLOOD Waterfloods are nothing new in western Canada. At last count, there were more than 200 active schemes in Saskatchewan. What is new is the application of waterfloods in tight oil plays where horizontal wells with multistage fracturing have been used on primary production.

Analysts at Peters & Co. Limited outlined the value of waterflooding in tight oil plays in a 17-page Waterflood Primer published last fall. The analysts say a successful flood could increase recovery to between 30 and 45 per cent of the original oil in place, up from between five and 15 per cent on primary production. The paper reports the average increase in oil recovery from waterflooding is about 30 per cent. And adding those reserves comes on the cheap, Peters & Co. says. Average costs come in at $5–$10 per barrel as most wells and surface facilities are already in place in existing fields. All that is usually needed are injection, pumping and treatment facilities. In tight oil plays with billions of barrels of oil in place, waterflood recoveries could amount to hundreds of millions of barrels, something not lost on Crescent Point Energy Corp. “We now have waterflood programs or pilots in all of our plays,” Crescent Point chief operating officer Neil Smith told analysts late last year. “Based on their ongoing success, we have plans to expand our program in the Viewfield Bakken resource play, to apply for a first waterflood in the Manitoba Bakken play and to apply for a second

unit, which would be adjacent to our first in the Lower Shaunavon. We continue to monitor results from our first shared waterflood in the Beaverhill Lake light oil resource play and expect to begin injecting water in the second Crescent Point pilot during the first half of 2014.” In the Bakken, Crescent Point has completed two studies looking at potential recoveries through waterfloods, with both indicating a recovery factor of 30 per cent. “To put it into scale, when we say over 30 per cent recovery, we’re talking hundreds of millions of barrels of incremental reserve outs with very minimal capital cost associated with that,” says Crescent Point president and chief executive officer Scott Saxberg. Smith, however, cautioned that reserve evaluator recognition of this increase in the recovery factor will not happen overnight. Instead, as the company drills more wells, adds more injectors and gets more production history on its floods, reserve evaluators will recognize the increased recovery. He expects it will go up a few percentage points each year. “You’re not going to see us go from 19 per cent [primary recovery] to 30 per cent in one year,” he explained.

IMPLEMENTATION Penn West Petroleum Ltd. currently operates approximately 135 active waterflood schemes. In the Viking play, Penn West received approval for the conversion of 11 horizontal producing wells to water injection wells at Avon Hills. This represents the first of three phases of waterflood implementation planned for the Avon Hills field over 2014-15. Facility and pipeline construction for Phase 1 is planned for the third quarter of 2014, with injection expected to commence in late 2014. Phases 2 and 3 are scheduled for 2015. Beaumont Energy Inc. has implemented a large waterflood with 38 water injection wells and four horizontal producers over five sections of land in the Viking play at Kerrobert. Its Kerrobert asset, purchased in 2012, includes about 1,000 vertical wells and associated facilities. While some might see 1,000 vertical wells as an abandonment liability, Beaumont president and chief executive officer Robert Chaisson and his team saw opportunity. The plan from the outset was to do a waterflood. So with 1,000 vertical wells already

perforated and fracture stimulated in the Viking, Beaumont won’t have to drill any water injectors for a long time. The other big attraction for privately held Beaumont was that a waterflood with 80 vertical wells had operated on 3.5 sections of the property from roughly 1986 to 1999, when water injection ended, and the area reverted back to primary production. “So we got 27 years of data to look at to see how that waterflood performed in there. And when we looked at that, we knew right away that the waterflood had worked,” said Chaisson. The Viking at Dodsland, just south of Kerrobert, has been waterflooded

Limited analysts predict that a successful flood could increase recovery to between 30 and 45 per cent of the original oil in place, up from between five and 15 per cent on primary production. for nearly half a century. “That was why we bought the Kerrobert property—because we knew you could waterflood it.” Currently, Beaumont is converting eight wells per section to water injection, but it can do more if necessary. Chaisson said there are at least 16 vertical wells on nearly every section, and some sections have about 30. Beaumont drills a horizontal producer down the middle of the injection lines on each section. The company has already drilled four horizontal producers in the old waterflood area, which it expanded to five sections from the original 3.5 sections. The company is monitoring the performance of these wells. The goal is to waterflood another eight sections in 2014 and then do between

eight and 10 sections per year. Currently, the plan is to start injecting water a year before the horizontal producers are drilled, giving the reservoir time to re-pressurize. Given that Beaumont has more than 70 sections at Kerrobert, this project will keep the company busy for a long time. Chaisson said it costs $1 million per section to convert eight vertical wells to water injection and to install new water injection pipelines. It costs about $900,000 to drill, complete and equip the horizontal wells. The big prize is in boosting ultimate recoveries. The recovery factor on primary production is only about five per cent, but Beaumont believes waterflooding can raise it to about 20 per cent, based on the performance of nearby Viking pools that have been waterflooded for decades. With original oil in place of 600 million barrels, a 20 per cent recovery factor equates to 120 million barrels of light sweet crude, of which only 20 million have been produced. Chaisson says, “We’ve got 100 million barrels left to get out of this thing.”

DEVELOPING NEW WAYS Husky Energy Inc. is reporting success from its CO2 flooding pilot project in the Lloydminster area. If successful, the project—aimed at extending the life of wells using cold heavy oil production with sand—is predicted to increase production in the reservoir to 15 per cent from the current eight to 10 per cent, Edward Connolly, senior vice-president of heavy oil, said at the company’s investor presentation in June. Another company testing new methods is Canadian Natural Resources Limited, which operates over 140 waterfloods in western Canada. The company currently operates five pilot projects testing new methods of flooding to improve production from oilfields previously thought depleted. “With a current recovery factor of approximately 10 per cent in primary heavy oil, we continue to work at enhanced recovery methods,” explained Scott Stauth,

The third is the recently sanctioned polymer flood pilot at Southwest Epping. The company is hoping to raise recovery from the existing 12 per cent to 13 per cent. Original oil in place is estimated at 64 million barrels. “When we implement our polymer pilot in this area, we will have more insight to compare success rates of polymer versus water for future development in this grade of oil,” Stevens said. The remaining two pilots are taking place in Alberta. At its Pelican Lake site in northern Alberta, Canadian Natural is introducing the use of nanospheres, which are particles meant to block the natural flow path of injected water so it is directed toward unswept parts of the pool. The process could potentially increase recovery by three per cent to 42 per cent of original oil in place. If successful, the

process could be adapted to mature waterfloods, like those around the Lloydminster region. Canadian Natural is also evaluating the use of surfactants to help reduce the residual oil that’s left behind as the polymer flood sweeps through the reservoir at Grand Forks in Alberta. “Water treating plays a complex role in performance of the polymer. In the last few years, we’ve made significant advances in the design of our treating facilities, and we continue to work on this front to improve performance and costs,” Stevens said. In the areas where Canadian Natural has polymer flood operations, its independent reserves evaluator now estimates ultimate recoveries will average 25 per cent. “Overall, the polymer flood has resulted in Canadian Natural achieving a very impressive fourfold increase in reserves over primary recovery in the developed regions,” Stevens said. “We’ve proven that taking our time and staging the development has improved both the oil recovery and costs.”

THE NEXT WAVE While Canadian Natural develops its polymer flooding expertise, Innovation Saskatchewan is looking for the next wave of enhanced recovery technology. Its board of directors recently approved $1.9 million in funding to develop new enhanced oil recovery technology for heavy oil fields. One of the projects will investigate the use of radio frequency heating, which works by volumetrically exciting bipolar molecules and instantaneously heating a volume. This technology holds promise for reservoir heating due to both its instantaneous properties and its ability to reach out many metres. A second project will look at microbially generated biosurfactants. The project will focus on the stimulation of naturally occurring biosurfactant-producing microbes and the testing of those biosurfactants in heavy oil reservoirs to enhance oil recovery in the Lloydminster area. The project is the first within an iterative program engaged in developing a biosurfactant approach to heavy oil enhanced recovery. This project is expected to isolate and identify biosurfactant-producing microbes indigenous to the reservoir from samples taken from a range of wells in the reservoir and to conduct trials to optimize nutrient mixtures to maximize indigenous production of surfactants. It will also investigate the effectiveness of using surface-grown biosurfactants and determine the impact of introducing a foreign bacteria or nonindigenously produced biosurfactant into the reservoir. It will also bench-test the effectiveness of using biosurfactants in model reservoir conditions and deliver the best surfactants for use in field tests.

From a trickle to a roar Raging River Exploration is making waves in southwestern Saskatchewan

I

f you look at the names of Raging River Exploration Inc.’s predecessors, you will definitely notice a theme: Wild Stream Exploration Inc. and Wild River Resources Ltd. “Friends and acquaintances joke that our next company is going to be called Angry Puddle,” jokes Jerry Sapieha, chief financial officer and vice-president of finance for Raging River. It’ll be a long time before Angry Puddle comes to fruition though: Raging River is one of the busiest operators in Saskatchewan right now. Formed in March 2012 as a spinoff of Wild Stream Exploration when that company was sold to Crescent Point Energy Corp., Raging River is focused solely on southwestern Saskatchewan in the Dodsland area of Kindersley. “At that point in time, shareholders

got a share of Raging River plus a pro rata point of a Crescent Point share. It’s a little bit complicated,” Sapieha admits. Complicated or not, shareholders are benefiting from having taken a chance on this junior. In the last two years, barrels per day and market cap have gone up exponentially. In 2012, “Raging River was a public company; we were on the Toronto Stock Exchange Venture, and we were approximately 900 barrels a day of light oil with a market cap of $200 million. In two years, we’ve gone to well north of 10,000 barrels a day and a market cap close to $2 billion. That’s substantial growth in just over two years, and most of it has been through the drill bit,” says Sapieha. “In May of last year, we graduated from the Venture Exchange to the Toronto Stock Exchange [TSX].”

Quick facts Considering that Raging River’s profit more than tripled in the first quarter of 2014 and its cash flow doubled, its shareholders should be very happy indeed. Neil Roszell, company president and chief executive officer shared some of the statistics. • First-quarter production in 2014 totalled 9,805 barrels per day (96 per cent oil), an increase of 26 per cent from the fourth quarter of 2013. • Raging River has drilled over 400 wells since July 2012. • Average well costs are between $875,000 and $925,000, and cycle times are about 20 days per well. • The company has 280 net sections of land, 235 of which have been targeted specifically to be within the Viking light oil fairway. • The company has plans to drill another 170 wells before the end of 2014.

The TSX Venture Exchange (TSX-V) is a capital venture marketplace for emerging companies, while the TSX is the largest stock exchange in Canada and the seventh largest stock exchange in the world. Moving up from the TSX-V to the TSX means transitioning from emerging to established. In March of this year, industry executives awarded Raging River with an Explorers and Producers Association of Canada award for the top junior producer. At the ceremony, Paul Colborne, president and chief executive officer of Surge Energy Inc., gave a speech noting the basics of success for a high-growth junior: people, capital and assets. Colborne stressed that the company’s success is due to having an experienced team, a publicly traded company and the right amount and placement of land.

enhanced drilling and completion opportunities,” he says. The company places a lot of importance on safety and environment. Sapieha uses “very” three times when explaining how safety-conscious Raging River is. That focus has resulted in there only having been a few minor safety instances, and the company works hard to keep things that way. As far as environment goes, Raging River takes precautions to make sure its impact is as minimal as possible. “The wells that we drill, complete and tie in are about 700 metres. We can drill a well in a couple to three days max. We usually complete and tie in a well in a two- to three-week period, so we’re very conscious of timelines, and obviously safety and environment come hand in hand with that.”

PRODUCTION

COMMUNITY

Raging River’s activity is focused largely on light oil production. The company operates about 90 per cent of its production base and currently controls 235 net sections of oilprone Viking lands. But even a busy company still faces challenges. Kindersley is a fairly focused area, and competition is getting fierce while potential inventory decreases. Sapieha clarifies, “We’re very fortunate in that one of the things we did right from the get-go was we assembled a very good land position. We’ve got the potential for 10 years plus of drilling opportunities within our existing land base right now. That’s [based on] drilling 200 wells a year.” The Viking Formation was first recognized as oil-bearing in 1918. Starting in the 1950s, nearly 8,000 vertical wells were drilled. Since 2008, technology has allowed drillers to get into the lower sands, and the slowly depleting formation has been renewed. Kindersley used to be known for its vertical and small wells producing two to five barrels per day. Now, horizontal wells and fracking have taken over. Sapieha says that 99.99 per cent of Raging River’s drilling is of horizontal wells. “From a technical standpoint, we continue to learn and develop new techniques that have certainly

In the Kindersley area, Raging River donates to and sponsors schoolyards, rodeos and baseball and hockey teams, to name a few. “We’re very conscious of being a good corporate citizen in Calgary [where the head office is located] as well,” says Sapieha. “We made a major [six-figure] contribution to the flood [recovery effort] that occurred here last June. As we get to be a bigger company, we realize that we have higher standards that we need to adhere to.” Another example of these standards is when executive vice-president Bruce Robertson pledged to raise $10,000 for the Kids Cancer Care Foundation of Alberta High Hopes Challenge. He ended up raising $36,270. Company employees participate in the CIBC Run for the Cure and volunteer for Big Brothers Big Sisters. Gary Bugeaud, who sits on the board of directors, is also a trustee of the Alberta Cancer Foundation. What does the future hold for Raging River? Sapieha predicts things will remain healthy if prices stay steady. “We like what we’re doing, we like the area we’re doing it in, and we think that we’ll continue to grow and keep our shareholders happy.”

“Tubing would get delivered, so we’d write it in the dispatch book. Then the joints would need to go on the rack and be counted, tallied. Then we’d bring that count in and enter it into the excel system we built. We’d have to enter it manually every time. Then when joints left the yard, we’d have another sheet where we marked outgoing joints.
