COST RECOVERY STRATEGIES FOR RANCH ENHANCEMENT PROJECTS
Cos t Segr eg a t ion and A ccelera t ed Depr eci a t ion The sampling of properties displayed throughout the pages of this edition of Open Fences magazine shows just how varied the market is for ranch properties currently for sale across the country. From just a few acres in size that cost several hundred thousand dollars to the huge expanses of land out west that are listed at over thirty million. Regardless of the size or type of ranch you want to buy (or currently own), chances are that you are also going to want to improve the value of your investment by undertaking some sort of land enhancement or building construction projects. Western Lands, LLC is a specialty firm that works exclusively with the owners of the finest ranch, resort, and other large acreage properties both nationally and internationally where they provide planning, design, project management, and owner’s representation services for any type of project that the owners would like to initiate to improve the value of the property investment. Whether it is improving the aesthetics of the land, restoring a trout steam, adding a luxury home, or anything in between, they work with clients from the initial conceptual ideas all the way through to the last construction detail. They understand the complexities and nuances of fine design and construction, including the costs associated with these types of projects. Whether the project costs are in the thousands of dollars or multi-millions, it will always make financial sense to try to maximize efficiency and find strategies to conserve the budget so you get the most for your investment, as well as to look for possible ways to recover your costs. One method of cost recovery is called Cost Segregation for Accelerated Depreciation where qualified project expenses and material costs are quantified for use in deductions to your federal tax obligations. Cost segregation is used widely in commercial real estate, but has numerous applications with land, ranches, and farms as well.

The first step would be to begin a cost segregation study to identify certain building and land improvement costs into separate identifiable components that can be depreciated. The next step is to reclassify as much of the qualifying building costs between land improvements and tangible personal property. The more costs allocated to personal property, the greater the tax benefit. Personal property creates tax benefits because of its shorter depreciation period (five, seven, or fifteen years) while normal “real property� building costs are depreciated over 27.5 or 39 years.

Working with the Western Lands team, clients can actually design projects with Cost Segregation in mind from the beginning so that the investment dollars can either be recovered to lower the overall final cost of the project as designed, or to add more elements to the project than the original plan had called for initially, which will increase costs, but will be recovered later. Either way, the client benefits by getting much more for their money than if the project were completed without considering Cost Segregation and Accelerated Depreciation.

Cost segregation is used widely There are several internal levels of cost segregation studies that can range from a detailed engineering approach to a less formal rule-of-thumb appraisal. The Internal Revenue Service prefers the engineering approach, since it will produce the most accurate results, as it is performed by those trained, licensed, and experienced in construction methods and techniques.

As an example of how this could work, consider some of the typical expenses in a land enhancement or building construction project. Items such as imported soil and boulders, plant material, and the heavy equipment needed to restore a trout stream can be analyzed for qualification into this method. Similarly, for the building construction of certain structures, one can track items such as lumber, hardware, concrete, windows and doors, and any other qualifying items. The materials lists can be quite lengthy and complex, but if managed and quantified from the planning and design stages of the project, the process can maximize the value of the cost recovery. These cost segregations are then added into an accelerated depreciation plan with the filing of income tax returns, which is where you will realize the cost recovery. While every property and project will present unique circumstances and conditions, the opportunity to implement a cost segregation study can most likely be of benefit to the land owner. Further, since these types of projects vary so much, the cost recovery opportunities will vary on a case by case basis. However, some projects using this method have resulted in significant returns on the overall project cost. This can be a notable amount, but without any guarantees, it could make financial sense to consult with an expert in providing cost segregation studies when developing plans for a ranch enhancement project.
