Q2 2018 MONEY MARKET ANALYSIS Improved liquidity and uncertainty regarding the interest rate cap decision saw demand for Treasury Bills increase during the second quarter as investors shifted to short term securities to minimize their interest rate risk.

The huge appetite for T-bills saw their yields decline, the 91, 182 and 364 day yields declined by 23, 78 and 63 basis points respectively, the margin of decline was higher for the 182 and 364 day papers since they attracted the highest demand. The average inflation for Q2’18 came in at 3.99% compared to 4.49% in Q1’18, the decline in inflation also favoured lower yields offered by T-bills. The decline in yields was more profound in the month of June, this is because the government had met its domestic borrowing target for FY2017/18 and the Central Bank was only willing to accept funds to finance upcoming maturities therefore reducing the demand for investors’ funds.

Despite Treasury Bill yields (which are used as the benchmark for money market funds) declining, the average annual return for money market funds in Q2’18 increased marginally to 8.14% from 8.11% in Q1’18. .

Money Market Outlook for Q3 2018 The debate surrounding the amendment of the interest rate cap is expected to take centre stage. If the rate cap is totally repealed we expect interest rates to increase but there is a very huge likelihood that Parliamentarians will vote against such a move and a compromise instead might be reached. Given that the compromise might entail amending the law, and the nature of the amendment remains uncertain, we urge investors to shorten the tenure of their investments in order to reduce the interest rate risk their investments may face.

Q3 2018 EQUITY MARKET ANALYSIS The local equities market reversed the bullish trend in Q1’18 and turned bearish in Q2’18 as the negative effects of increasing interest rates in the US and a stronger dollar saw foreign investors increase their net selling position.

The NASI, NSE 20 and NSE 25 declined by 8.80%, 14.60% and 10.20% respectively. Foreign investors net outflows increased to USD 81.59m from USD 75.09m in Q1’18, the total cumulative inflows for 1H’18 have already surpassed the total net outflows for 2017 by USD 39.15m. Turnover declined by 23% to USD 466.17mn as a result of reduced local institutional investor participation.

The average return for equity funds in Q2’18 stood at -8.96% from 4.90% in Q1’18 following the poor performance of equities.

Fixed IncomeOutlook for Q3’ 2018 We urge investors to take cognisant of the fact that the interest rate cap decision has a great bearing on the performance of their bond portfolios. If the cap is totally repealed, it will push yields higher and lower bond valuations. If there is no repeal we expect interest rates to remain stable. Therefore, we advise clients to have a balance between shorter term and longer term bonds in order to take advantage of whichever situation plays out.
