Thinking of buying an investment property?

ecent mortgage rule changes from the federal government make it more challenging for people to buy investment

properties, but if you have the cash and know what

you’re doing, opportunities await.

Buying an investment property is different than buying a primary residence, and it’s about more than down payment requirements.

Rule number one when you’re setting out as an investor is to take a longterm view with an emphasis on generating positive cash flow. Your strategy should be to buy, hold and rent the property to generate income over and above your mortgage costs, while building equity over time.

Achieving positive cash flow means renting out the property for more than the monthly costs. But once you include condo fees, taxes, insurance, property management fees, maintenance and advertising, the financial picture can look different. If you can generate positive cash flow, the benefits are three-fold: you pocket the surplus; you build long-term equity while someone else pays down your mortgage; and when you go to sell, you gain from any value appreciation in the property.

With the federal government’s changes to mortgage rules, as of April 19 buyers need a minimum 20-per-cent down payment for investment properties. On the plus side, you have to borrow less and your monthly payments are lower. For example, if you buy a condo for $200,000 and put down 20 per cent, or $40,000, your basic mortgage amount would be $160,000. At an annual interest rate of 5.25 per cent over a 30-year amortization, your monthly mortgage payment is $878.

As an investor/landlord, you will want to pay attention to vacancy rates, which Canada Mortgage and Housing Corp. (CMHC) summarizes, along with average rents, in its twice-annual rental market reports. An increasing rate means rental supply is growing and renters have more to choose from, and you, as a landlord, may have trouble renting out your property or increasing the rent. Declining vacancy rates are music to your ears, because that means supply is tightening and your property may be in higher demand.

A vacancy rate between two and three per cent is generally considered a balanced market, meaning supply of rentals is appropriate for the demand.

Anything below that level is ideal.

Like real estate prices, rental markets vary between specific areas, or even streets. It’s necessary to do your research to determine which areas have a tight supply. Look for areas with strong economic fundamentals: job growth, population influx, average income growth and increasing property purchase prices.

Other influences in value appreciation are proximity to mass transit, shopping, schools and amenities. Ultimately, you want a property that appeals to potential owners, not just renters, because if you can’t sell it to someone else one day, you won’t be able to take advantage of any increase in value.

How to set the “right” rent – high enough to yield positive cash flow, but not so high you price yourself out of the rental market for the area? First, find out what comparable units in the area rent for by checking sources where landlords advertise. You can also check provincial rent registry databases, along with CMHC’s rental market reports.

Downtown properties might be your first choice as a location for an investment condo.

The location no doubt appeals to a lot of renters, but it’s also where average prices are higher and therefore less affordable than out of the city core. This makes achieving positive cash flow more difficult, because you might not be able to rent out your unit for what you need to cover your mortgage and expenses. You might have better luck buying in some of the outlying areas, where, due to transportation improvements, tenants can live but work downtown and still have a reasonable commute.

Small businesses welcome decision to freeze EI premiums

he Canadian Federation of Independent Business

(CFIB) is applauding

the recent decision by the

federal government to freeze Employment Insurance premiums for both employers and employees for the next three years - 2014, 2015, and 2016.

Given the increases that had previously been projected for 2014 and 2015, this announcement represents a savings of up to $340 next year for a small business employing 10 employees. As employers pay 60 per cent of the cost of

the EI system, small firms can use these savings to hire, improve wages or help grow their businesses.

“As payroll taxes like EI are particularly challenging for small business, [the] announcement of an EI rate freeze is fantastic news for Canada’s entrepreneurs and their employees,” said Dan Kelly, CFIB president “This move will keep hundreds of millions of dollars in the pockets of employers and employees which can only be a positive for the Canadian economy.”

In addition to pushing for an EI rate reduction starting in 2016, CFIB is fighting hard against the push by many provinces for a CPP/QPP increase.

“Clearly, our work on payroll taxes is not done” added Kelly.“An increase in the CPP/QPP will take more out of the pockets of Canadians than it will return to them in terms of pension benefits.”

Winning the game Why some businesses succeed and others fail

A

s a lawyer of 35 years I have seen many small businesses flourish and many fail. The big question is why some succeed and others fall. Here are just a few comments that may not really be legal comments but certainly reflect my observations. In addition some businesses succeed despite themselves and later no one can figure out what went wrong. Here are some insights that may prove of value.

1. Underfinanced. Whether it is a start up or purchase of an existing business, most new entrepreneurs spend far too much of their funds on sizzle not steak.

What does that mean? As an example, too much money is spent on oversupply of inventory, leasehold improvements or other capital investments that leaves the business short of the money it needs for marketing or cash flow until receivables turn over. Maintaining a cash reserve to carry the business through to success is critical.

2. Lack of knowledge. Many people get into a business for which they have lack of training or knowledge.

They think they can learn on the job.

company and put in the time until you learn how it should work, what to look out for – and how to run the business.

3. The amazing idea. The one thing I have seen over and over is a client coming in with the idea that will change the world. He has the next pet rock, hoola hoop, slinky, iPod etc. There is a huge distance between an idea and fulfillment. Remember a great idea does not make money – the execution and delivery does. In order to make the idea work we need to develop a cohesive, coherent and practical business plan in writing. The business plan will allow you to express the detail and direction necessary to make the idea work and by the way, before an idea can be worked on, extensive market research is a critical factor.

4. The lone ranger. John Donne in the early 1600s said: “No man is an island, entire of itself every man is a piece of the continent, a part of the main.” In other words you need to recognize that every successful small business succeeds as a result of a team put together by the entrepreneur. If we try to do it alone what is quickly discovered is not the leader’s strength but his weakness. Many failures come to roost when sales are exploding, market share growing and suddenly it falls apart because the back room is missing.

The entrepreneur brilliantly develops his business but loses because of faulty accounting or controls. We all need to recognize our strengths and find the right partner or staff to supplement our weakness.

5. Bad partners. Everything is always good when it starts but when it becomes too successful or too tough it usually breaks down. Trust is huge so be careful and choose wisely. Make sure you have the relationship in writing. Also never do a deal where the risk is lopsided. Everyone must be in the same place.

6. Penny wise and pound foolish. Ok, so we can’t afford to hire a lawyer to incorporate or advise. We pass on an accountant. Hmmm, we’ll get one later.

This attitude is deadly. Get your professionals at the beginning to ensure that your business is properly constituted; that your personal liability is not on the table and that the structure is in place from the beginning to allow for growth and proper process.

The real estate market is divided into many submarkets, such as commercial, industrial, vacant land and residential.

The sub market for residential can be separated into two categories; the owner occupied and tenant occupied properties. The value of the owner occupied property is mostly determined by supply and demand. This demand is significantly influenced by disposable income, interest rates, consumer confidence and political and economical climate.

Although the tenant occupied property value is influenced by the same factors, in addition it is affected more importantly by the income it generates. With this type of residential property you are not just buying the bricks and mortar, you are also buying the income that is being produced from the rent. Therefore a tenant occupied property is also classified as an investment property.

Since the value of an investment property is largely determined by the income it produces, we should relate this to running a business where the goal is to end up with money in our pocket at the end of the month. After collecting the rent and paying all the bills, the amount of money left over, (before making the mortgage payments), is called the Net Operating Income (NOI). To determine an accurate NOI, the expenses must include property taxes, insurance, maintenance, vacancy reserve, utilities, garbage removal, lawn service, plowing, wages and management fees if any.

The NOI is directly tied into the Capitalization Rate (also referred to as the Cap Rate). The Cap Rate essentially represents the percentage return on an all cash purchase (not taking mortgage debt into account). Simply refer to the Cap Rate as being the return on the investment, and note that the Cap Rate will be determined by the current market sales in the area of the subject property.

For example, let’s assume you purchased a 20 unit apartment building which generates an annual NOI of $100,000.00, and the purchase price of this property was $1,000,000.00.

Therefore based on this purchase price, you are receiving a 10% return on the investment; or in other words, the Cap Rate on this purchase was 10%.

Combined with the Cap Rate, the NOI will be instrumental in establishing the investment property’s value. Therefore if you want to increase the value of your tenant occupied property, you must improve your NOI. There are three major ways to increase the NOI: 1. Find ways to increase rents without affecting the vacancy.

2. Reduce property expenses without neglecting the property.

3. Do not rent the equipment…own them.

The plan was to renovate and increase each unit by an average of $100.00 per month ($1,200.00 per year). Assuming that the current market Cap Rate is 7%, the value of the property would escalate by $17,000.00 by just increasing rent on one unit ($1,200.00 divided by 7% cap rate). In the course of one year they were able to maximize rents to ten apartment units for a total annual increase to the NOI by $14,000.00. This amount translated to an increase in value by $200,000.00.

Before an investor undertakes this task, they should ask themselves; ¨ Is it worthwhile to spend money for renovations if the rents can be increased as a result of the renovations? ¨ Do the increased rents justify the expense? ¨ Will the increase in value as a result of the renovations justify the expense?

First let’s establish how long will it take to recoup the renovation costs? The answer comes down to doing the math.

In the above example the renovation cost was approximately $3,000.00 per unit. After the renovation was complete the rents were increased by an average of $100.00 per month or $1,200.00 annually. It will take 30 months to recoup the expense or in other words the payback on the investment is 2.5 years. That equates to an approximate 40% annual return on the renovation investment, ($1200/$3000 = 40%).

But most importantly the total value of the property based on a 7% cap rate had increased by $200,000.00. In this example, it’s clear that the renovations at a cost of $3,000.00 per unit ($30,000 for all 10 units) was a prudent investment

2. Reducing Expenses: Reducing property expenses is often the most cost effective way to improve the NOI and increase value.

In a transaction about 4 years ago, I noted that the property tax on my client’s new acquisition (a 20 unit apartment building in Hamilton On) appeared to be extremely high, based on my many comparables. Doing a quick check I calculated that the realty tax was about $12,000.00 too high.

The first step was to ask MPAC to review the assessment through a simple on line application called Request for Reconsideration (RfR)” Do your homework by obtaining the assessments on similar properties. If you are convinced your property is over assessed, then simply go to the MPAC website and follow the instructions; download, and fully complete the (RfR) form.

A local assessment officer will be appointed to review your application. Once the officer completes his investigation you will be notified on their decision.

Should you not agree with the results from the reconsideration process, you still have the option for an appeal. The appeal process is more involved and will not be covered in this article.

In reference to the application for the Request for Reconsideration by my client I am pleased to say it was a huge success. The owner received a revised tax assessment and a refund cheque for over $11,000.00. It was not just the refund that was gratifying, the increase in the NOI as a result of the realty tax reduction translated to a huge rise in value.

By taking the revised net income and using a market cap rate of 7%, this equated to about a $150,000.00 increase in value!

3. Rental Equipment: Another relatively easy way to reduce your expenses and increase the NOI is to eliminate rental equipment. Make a plan to owning them instead.

We continue another real life example of how the property value was increased for a 21 unit apartment building. The hot water tank rental was approximately $300 per month (including taxes) which equated to $3,600 per year. The cost to purchase and install the equipment was approximately $4,000.00. The purchase of this hot water tank was a great investment simply because of the approximate one year payback! But more importantly, this change also increased the property value by simply reducing of the operating expenses (or increasing the NOI) by $3,600.00 per year.

• Heat: Check for loss of heat from windows, dirty radiators, old boiler system

How much would the property value increase after this relatively low investment? To assess the impact of the $3,600.00 of extra income that was generated by reducing the annual hot water rental expense, we need to divide this amount by the market Cap Rate. Let’s assume the current market Cap Rate is 7.0%, therefore by dividing by this Cap Rate the value had increased by $51,000.00, just by improving the NOI. ($3,600/7.0% = $51,000.00).

• Hydro: If you are paying for the unit hydro, remember that old fridges consume more; charge extra for the use of A/C window units and check the timer to the common area and exterior lights. Educate your tenants on the benefits of energy conservation.

The above scenarios demonstrate how simple investment undertakings produced a tremendous return rate and helped generate a huge increase in property value. One can now clearly see that increasing rents and or lowering expenses, (even if it requires expenditure to do so), is a wise decision.

Assess how much you are paying for heat, water and hydro and then establish how you can reduce these charges.

• Water: Conduct routine checks for water leaks and running toilets in each unit

Realty Taxes: Are you paying too much realty tax? Let’s face it, paying too much realty tax on investment properties could significantly impact the NOI and dramatically reduce value. Unfortunately most investors take this large expense for granted and assume that the assessment on their investment property is correct and never bother to investigate it.

The reality is that many landlords are paying too much realty tax without being aware of it. As an owner, you should make a point to investigate if you are paying too much realty tax on all your properties.

I purchased a rental investment property nine years ago. Every year I have filed the rental income on my tax return. This year I sold the property. In addition to my rental income, what tax implications will I have to report?

Hopefully, you made a profit! The real estate market has been healthy for the past several years and continues to be strong. Selling a real estate investment property will generate either a capital gain/loss and/or a recapture of income/terminal loss.

You will have a capital gain when the proceeds of the sale exceed the original cost of the property.

A capital gain must be included in your personal tax return (if you own it personally) and is taxed on 50 per cent of the gains at your personal tax rate. A capital loss occurs when the cost is greater than your proceeds. The capital losses should be included on your personal return and applied against capital gains in that year. Any excess losses can be carried back three years, or carried forward indefinitely to reduce capital gains.

In calculating the capital gain/loss, determining the adjusted cost of the property is an essential factor. The adjusted cost must include not just the purchase price but also other costs incurred that had to be capitalized.

As well, the proceeds of disposition are all the cost, including the selling price and adjustments pertaining to the sale of the investment.

In addition to the capital gains/losses, you may have a recapture of income. This occurs when you are taking Capital Cost allowance (depreciation) on the building, in any of the years that it was owned by you. The balance in this account is called the “undepreciated portion.�

A recapture of income occurs when the lesser of the proceeds and the cost of the property is higher than the Undepreciated Capital Cost (UCC). The recapture of income is taxed in its entirety at your personal tax rate. Alternatively, a terminal loss occurs when the lesser of the proceeds and the cost of the property is less than the UCC. This terminal loss can be applied in the current year to reduce other income (such as salaries, business income, etc.). Any unused amounts can be carried back three years or carried forward.

Good record keeping is essential to calculate the correct gains and/or losses.

Canadian farmland values reach record levels in 2013 as demand outpaces supply in most markets, says RE/MAX Lower commodity prices expected to have impact on farmland moving forward

W

hile Canadian farmland values posted serious year-over-year increases in most rural communities, lower commodity prices are expected to temper appreciation in coming months, according to a report released recently by RE/MAX.

The RE/MAX Market Trends Report: Farm Edition 2013, highlighting trends and developments in 17 rural communities throughout Canada, found that limited inventory levels reported in virtually all agricultural centres continued to contribute to strong upward pressure on the price per acre in 88 per cent (15/17) of markets examined. Peak commodity values and low interest rates created the ideal climate for expansion over the past 12-month period, spurring unprecedented demand for farmland.

“The primary drivers in the market continue to be end-users, established farm operators expanding existing operations,” says Elton Ash, Regional Executive Vice President, RE/ MAX of Western Canada.“Be it cash-cropper or livestock farmer the economies of scale continue to support expansion. There are many buyers waiting in the wings, but momentum is hampered to some extent by a shortage of farmland listings. Investors, both institutional and individual, are still active

in Canadian agricultural centres, but their presence has subsided in recent months.”

To date, percentage increases in land values range from market to market, with the greatest upswing noted in Saskatchewan and Alberta. In the East, gains were strongest in London-St. Thomas’ Middlesex West area, followed

by Windsor/Essex County and Kitchener-Waterloo. Only the Annapolis Valley in Atlantic Canada and the Fraser Valley in British Columbia reported that prices held firm year-over-year.

Cash cropping land continues to be most sought-after, with bare land in greatest demand (no buildings or residences). Tiled and irrigated land for specialty crops are also fetching top dollar. Premiums continue to be paid for tracts abutting or adjacent to existing farm operations. Livestock farmers are also getting into the cash-cropping business, with some in Western Canadian markets converting good pasture land to grainland.

“No real fallout has been experienced as a result of diminished commodity values so far this year,” says Gurinder Sandhu, executive vice president and regional director, RE/MAX Ontario-Atlantic Canada.“Yet, some moderation is likely, given several years of back-to-back record-setting gains. Some investment funds have already scaled back on purchases, still moving ahead but at a more cautious pace. We expect the trend to continue, with prices stabilizing at current levels. Demand, on the other hand, is expected to remain healthy for the foreseeable future, given the positive long-term outlook for global agricultural markets.”

The RE/MAX report also found that private and exclusive transactions still account for as much as 50 per cent of farm sales, with deals among neighbours commonplace. Some multiple offers have been reported, but most properties are moving at or close to fair market value. While demand remains exceptionally strong, there is some evidence that cooler heads are now prevailing. There has been an increasing number of properties that did not move at tender or auction, only to sell for good prices on the open market, indicative that buyers are exercising greater caution and diligence.

The lack of success at tender/auction may also provide a much-needed, albeit modest, boost to farmland listings going forward.

While days on market have climbed in a number of centres year-to-date, time on market should narrow heading into the traditional fall market. Many centres have reported sales on par with levels one year ago, although the Prairies have once again demonstrated greater momentum. Transactions have climbed in Southwest Manitoba, Northern Saskatchewan and East Central Saskatchewan.

cott McGillivray is a landlord and host of HGTV’s hit show, Income Property. He transforms properties with rental potential and makes real estate work for him. Now, his show helps homeowners draw income from their equity by designing and creating a rental unit within their home.

McGillivray knows what he’s talking about, with 18 of his own rental properties and over 100 tenants. Just because a house was built for a single family, doesn’t mean it can’t accommodate more. Real estate is at a premium and low-rise rentals are sparse. Urban vacancy rates are low, making it hard to find great rental properties. Waiting lists and landlords being offered more than asking price are sure signs that good rental accommodations are in short supply. This is the sound of opportunity knocking.

McGillivray’s answer to the shortage is a profitable one: take part of your existing property and convert it into a second suite – a self-contained rental unit – and let the rent money pay your mortgage for you.

Whether it falls under the moniker of in-law suite, basement apartment or studio, it’s a great way to take an unused – or under-used – portion of your home and create a steady income. And you don’t have to stop at one extra unit either. Create two rental units, turn your home into a duplex – even a triplex. There’s plenty of potential for creating income from your home if you look closely.

Not all homes can be turned into income properties, says McGillivray. “Some homes just don’t lend themselves. Low basement ceilings, not enough square footage, a staircase in the middle of the house,” all of these variables, he explains, can make it difficult to put in a second suite. When looking at prospective properties, McGillivray has a checklist of 300 to 400 items. If you’re looking to buy a home with the intention of putting in a second suite, make sure it can be converted.

Of course, with an unlimited budget anything is possible, but you have to decide on a budget that makes the investment worth your while.

“Two years is the benchmark I set.” McGillivray explains that this formula has a high rate of success. Spend $24,000, charge $1,000 per month and you make your $24,000 back in two years. Waiting on a longer return and planning out a longer investment can be worth it, it’s just not ideal for this savvy landlord.

There are considerations beyond the space, amenities and finishes – like whether you can offer parking, whether you have enough water pressure and whether you’ll be able to get permits to do the renovations you need to do.

A rental unit is a good way to add equity to your home, he explains, because any improvements to your home add value. You can always take back the space for your own use and not have tenants, but if you do rent, the income is like a raise. “An income property is like a triple-income household – husband, wife and home, all doing their job to bring money in.”

And just like any business, your expenses are business expenses. You’ll need an accountant to make the most of your income. Expenses ranging from buying paint to mortgage interest are now business expenses and can save you a lot of money at tax time. There are other rebates and credits to utilize too.

McGillivray says, “It’s easier to be a good landlord than it is to be a bad landlord. ”These are words to live by. He explains that if you give your tenants all the bells and whistles and make them comfortable, they won’t want to leave and they’ll make sure to pay their rent on time to avoid any hassles. Lazy landlords who do a bad job and don’t think about their tenants are going to have a higher vacancy rate and more turnover, likely not being able to demand as much in rent.

Going through the process on the show, one thing McGillivray finds is that landlords-to-be often approach these renovations on an emotional level, wanting to make these rental units places that they’d personally enjoy, while McGillivray’s concern is strictly financial. If you want a rental unit, make it easy to rent. Make sure to maintain quality that will endure. Finish it properly, make the space usable and make sure it hits the points on renter wish lists.

Canada named a “Top 5” country for entrepreneurship: EY survey Levels of new business activity and start-ups well above the G20 average

coring consistently high on nearly all categories of the entrepreneurial

environment, Canada ranks among the top five countries in the EY G20 Entrepreneurship Barometer 2013, released recently.

“Canada has emerged as a real leader in fostering an entrepreneurial culture,” says Colleen McMorrow, EY Partner and Leader, Canadian Entrepreneur Of The Year Program.“There’s an emphasis on research and innovation in this country, and we value the role of entrepreneurs in job creation. Canada also offers a supportive tax and regulatory environment for entrepreneurs. All these factors are combining to really promote the growth of entrepreneurs and entrepreneurship from coast to coast.”

Despite Canada’s favourable entrepreneurial ecosystem, the EY G20 Entrepreneurship Barometer 2013 finds nearly three in four (73 per cent) Canadian entrepreneurs still struggle to access funding.

“That may be strong relative to much of the G20, but the picture is very mixed,” explains McMorrow.“The ratio of private equity activity to GDP in Canada is now higher than in any other G20 nation, except Australia. So private equity and venture capital are improving, but bank financing remains a challenge.”

However, the lending environment is improving - and more quickly in Canada than elsewhere in the G20.

“While there’s no denying access to funding remains a barrier to growth, 45 per cent of entrepreneurs in Canada say it has improved, compared to only 35 per cent across the G20 as a whole,” says Charles-Antoine St-Jean, EY Partner and Leader, Government & Public Sector Services.“Canada’s government has been highly supportive of entrepreneurs, providing regulatory and tax regimes that have enabled start-ups and growing companies to flourish.”

The Barometer showed a similar push-pull around education.

While Canada scores high for public spending on education and the teaching of entrepreneurial skills in schools and universities, this country is below average on informal education.

“Interestingly, entrepreneurs in this country are still critical of the country’s incubators, whether public or private-sector led, and the lack of mentors available. They also have trouble accessing informal networks and mentoring services,” says St-Jean.

As a professional real estate appraiser - I wanted to have all the answers for these questions! Is this possible..... not likely, however my “Type A “personality ....ahhh, I mean, ego demanded this direction.

Since, the world wide economic meltdown down in the last few years, appraisers have been struggling with values of real estate. Were we to blame? The simple answer is, YES. But let’s move off this topic for another article.

Basically, commercial real estate appraisal forms a small sector of the economy. The Canadian industry is served by the Appraisal Institute of Canada (AIC), which is comprised of approximately 4,800 members.

These are the professionals that routinely offer property valuation opinions. The education requirements and mentoring period to become a commercial appraiser is similar to the legal profession. However, these individuals that regularly analyze investment properties – are not always the best evaluators of a property.

What I have found in the 20 plus years in the real estate industry is there is always someone or group that understands a property better than I do!

Who are these other real estate pros? What do they think? What do they see? Why should I find them?

What’s important to them? Why do they buy?

In my opinion some of these people include: the Property Owners, Property Managers, Developers, Brokers, Builders, Bankers, Accountants, Lawyers, Business Operators, Engineers, Architects and Consultants ....etc.

These people offer an invaluable contribution to the valuation of a property because they are industry specific professionals. Depending on the property being appraised, it’s best to talk to these people, understand what they think, know and see, and ultimately get their “trade secrets”.

The mission - become a “STREET SMART APPRAISER”!!

One of the very first valuation tricks I learnt was “BUY and SELL WHAT YOU KNOW”! This was taught to me from one of my first mentors, Jim Kaufman Sr., founder of Kenmore Homes, one of Niagara’s largest builder and land developers.

Fundamentally, I think this means - stay in your asset class, buy and sell what you normally would and the values will become clear. If you step outside what you know, you could potentially over pay!! Home builders that have built in a certain area know lot values - if they don’t, they will see it in their profit margins. Buying land? Ask a builder / developer what he thinks it’s worth!

PRIVATE LENDING IS NOT JUST FOR RICH PEOPLE...

IT WILL MAKE YOU RICH! For many years, we have been assisting people to make their money really work for them in mortgage lending. Most of the big, RICH, private lenders out there started out as just average people, that took the leap into mortgage lending regardless of what friends and family thoughts were. Many are stricken with fear of losing their money when contemplating this investment vehicle.

Before dismissing this investment direction, consider the following points. Private lending can be very financially rewarding.

Private lending is certainly not like putting funds into a guaranteed account with a guaranteed rate and a modest return. Yes, there is a bit more involved. The mortgage brokerage you work with is key. The typical brokerage will have a range of mortgage offerings that will include offerings that cater to individuals that are in a dire position. They may be losing their property and/or their mortgage is in arrears, their credit is challenged and they need to consolidate. The banks will not lend under such circumstances as the risk is too high. These are the type of deals I would not lend on, but are the basis of the high yielding returns.

Lending criteria has changed so drastically in the past few years. Banks have really tightened up their lending rules, specifically when it comes to income properties. This is when a private lender can come into play and really leverage on this opportunity to make anywhere from 8-20% annual return. These clients generally have clean credit, good income and other assets. This would make for a safer investment.

Lending your Self Directed RRSPs: You can utilize your RRSPs in this type of investment. Most folks are seeing very slim returns in their plans, unless you are in the industry of watching markets, you typically will not experience anything positive. The Self Directed route is really not too difficult in terms of process. The broker should handle the entre process from providing you the lender with the complete details of the investment so you can make an informed decision. – Check List: Credit bureau, credit application, appraisal or an evaluation, income and a scenario of why these borrowers are seeking funds.

Note: Not all RRSP plan holders will allow for you to self direct your funds into mortgages. Please confirm with your plan holder as to their protocol on mortgage lending. I am aware of plans that do so and have worked with them for several years, some are much less work and make it easier and less costly for you the lender.

You can also make equity in your home really work for you as the current rates are insanely low, borrow at a variable rate of 2.102.50% and lend at 9-20%, great profit. This is a great venue for people that are sitting on equity. For example, for a senior that has reduced income, this can bring you additional funds monthly and give you the peace of mind you are looking for.

Scenario – Borrow a mortgage for 100K your monthly payment @ 2.25% interest and a 25 year amortization would be $436.

Lend 100k at 14% interest at an interest only monthly payment of $1,167.

Your profit is a super $731 per month. In addition, you are paying down your mortgage with this borrower’s interest payments. As a bonus, you are also paying down principal of $3,018 in the first year (this will increase over time). So, you can service your debt, pay-down your principal loan and earn extra income to build a retirement nest egg. Not bad. At the end of the typical one year term the funds come back and you can re-invest again.

Ok, so that is the positive side of this investment vehicle. What about the risks?

What if a borrower does not pay their mortgage? The private lender is typically in second position. It is imperative for you to confirm that the first mortgage is up to date so you can control the sale process. Don’t let this scare you. If you have a good loan to value on the property you will be in a good position to charge back costs plus any associated fees to the sale. The key in managing your risk is to do your proper due diligence on the property and get a realistic valuation from a reputable Appraiser or valuator.

There is a lot of detail in this, but with proper counsel, the returns are worth this potential risk. Being a private lender has made people very wealthy. Do not let fear cripple your vision of having a great return.
