Today we are taking a closer look at redraw in a home loan. Redraw is the difference between the loan limit, and the loan balance. A key element to understand about redraw is that over time, the redraw amount available will eventually reduce to nothing. This is because a loan contract is designed to be repaid and finally closed at the end of the contract term – the loan limit reduces each month. For example, if John and Linda take out a $500,000 home loan today over a 30-year term with an interest rate of 4.50 per cent their repayments would be $2,533.44 per month. Of this payment amount, approximately $1,875 will be interest charged to the loan. On day 1 of the loan, their loan balance and limit are equal at $500,000. At the end of the first month, if they only make the minimum payment their loan balance will reduce by $658.44 (this is the difference between the repayment amount and the interest charged) to $499,341.56. As John and Linda have made the minimum repayment required, their loan balance will equal their loan limit – ie $499,341.56. Had John and Linda made a
repayment of $12,533.44 in the first month their loan balance would reduce to $489,341.56. In this instance their loan limit would still be $499,341.56 but they have created $10,000 in redraw. If John and Linda make no payments in the following month, the loan limit will still reduce as the loan only has 29 years and 10
