A cost often associated with borrowing to buy a home is Lender’s Mortgage Insurance (LMI). LMI is a cost paid by the borrower to protect lenders, not borrowers. LMI applies whenever someone borrows more than 80 per cent of the value of the property being bought, and depending on the amount borrowed can cost tens of thousands of dollars. For example, Lauren wants to buy her first home for $500,000 and has saved $78,000. With other costs, such as conveyancing, and building and pest inspections, the total cost of buying the property is $503,000. This means Lauren needs to borrow $425,000, or 85 per cent of the value of the property. In this example, the cost of LMI would be about $5,000. Most lenders would allow Lauren to add the cost of the LMI to the amount she borrows, taking the total loan to $430,000. While lenders often advertise that only a five per cent deposit is needed, this generally includes the cost of LMI and can be overlooked when setting savings goals. Looking back at Lauren, if she had only a five per cent deposit, which is $25,000, she would need to borrow $478,000.
