Do you want to save
Inheritance Tax? Many of you will have made a Will leaving your estate to your spouse, however, for some this is not necessarily the best way to settle your affairs. Each person has a “Nil Rate Band” this means that upon death no Inheritance Tax is payable on assets up to £300,000 (for year 2007/2008) over that figure however, tax is payable at 40%. Where for example a husband and wife make mirror Wills each leaving their estate to the other, only one persons Nil Rate Band will be used. There will be no liability to Inheritance Tax upon the first death (because of the "spouse exemption") but there will be a liability to tax upon the survivor's eventual death. Tax is calculated at a flat rate of 40% on the value of the survivor's estate insofar as that value exceeds the taxfree Nil Rate Band.
This can enable both parties' Nil Rate Bands to be utilised, so it is advantageous for Inheritance Tax planning. Another benefit is having two years after the first death to consider all circumstances. For example, if the surviving spouse is no longer able to continue living in the matrimonial home because of health or other problems, it may be best if he/she does not receive the whole of their late spouse's estate, because that estate could be exhausted over the ensuing years in meeting residential home fees, which may otherwise be payable by the local authority or the State. If as most couples do, you own your house as Joint Tenants then both of you own the whole house and when one partner dies the other becomes the sole owner. As Tenants in Common each would own a specific share – usually half each. If you make a discretionary Will and wish to use your share in the family home to reduce or
avoid a liability to Inheritance Tax it is important that legal title is held as ‘Tenants in Common’. Otherwise that share will pass not under your Will but instead immediately upon death to the surviving co-owner, and there will be a much more limited tax saving potential. This may sound complicated and something that only older people need to consider but sadly tragedy can strike at anytime of life. It is sensible to look ahead and plan ahead. The alternative is that the Chancellor gets money that could otherwise go to your children. In short, although the first person to die does not attract Inheritance Tax on their estate, when the second person dies tax is payable on the whole lot. So - if a couple have assets worth £570,000 when the first person dies it all passes to the survivor and there is no Inheritance Tax. However, when the second person dies, at current rates, there is tax payable on the estate over £300,000. therefore 40% on £270,000 is £108,000. There is a way, however, that tax can be saved. As each spouse (husband/wife or civil partner) has a "Nil Rate Band" then it is possible for each to leave a sum up to that value to their children upon the first death without incurring a tax liability. The problem with this though is that for most people the bulk of their assets are formed by their property and to leave a lump sum can cause problems and may risk leaving the surviving spouse short of funds for the remainder of his/her lifetime. The way around this is for both spouses to make joint "two year Nil Rate Band discretionary Wills", which enables a decision to be made upon the occasion of the first death, or within two years as to how much the surviving spouse requires to live on, and therefore how much he/she feels comfortable with passing on to the next generation or others.
