Challenging conventional wisdom leads to new opportunities

FOR THE PAST TWO YEARS, the BOMA Calgary Building Guide has focused on projects reshaping the landscape. Telus Sky will change the downtown skyline with its stunning visual appeal, while the National Music Centre is now a landmark of the East Village. This year, we’re looking outward, “beyond the city centre” — a theme well suited to the times. It’s not motivated by a sense that we’ve been paying too much attention to the core; rather, it invites the reader to appreciate
during each downturn in the energy sector. The challenge isn't finding people who agree with diversification, but choosing sectors into which to diversify. This is difficult. There is usually a good reason why a sector hasn’t already emerged, ranging from geography and the labour market to taxes or the fact that investors saw better returns from the energy sector. Just as a developer doesn’t implement a new concept without studying the market, decision-makers must understand

In these pages are stories of developments that are shaping the suburban and industrial markets. But “beyond the city centre” also speaks to the broader issue of diversification — not putting all our eggs in one basket. Calling for diversification in Alberta is hardly new, and the call gets louder
the obstacles to establishing new industries and ensure that there is long-run viability stemming from some competitive advantage. These obstacles aside, the longterm prospects for Calgary remain positive. Calgary is a desirable city with an educated workforce and public and private infrastructure that can provide advantages for a new entrant. The transportation
and logistics sector is one example of an industry thriving in the Calgary market. Whether a barrel of oil costs $50 or $100, Calgary’s geography and infrastructure give that sector a competitive advantage, and lower labour costs associated with the downturn are actually an advantage. Finding those industries that balance the energy sector can be the key to a more sustainable economy. Our own industry must continue to challenge itself and look beyond recent history, placing itself in a strong position to welcome new industries that see opportunity in this market. Whether it’s developing a better understanding of the facilities that support and integrate with the transportation and logistics sector, or addressing the needs of a potential petrochemical or pharmaceutical industry, commercial real estate professionals have an important role to play in diversification. I encourage you to take up this year’s theme. Challenge conventional wisdom. Find the opportunities. ■

M
uch of the commercial real estate industry has embraced sustainability, or the “green” building movement. Others have proceeded with a little more caution — but nonetheless, incentives, regulations and opportunities to become certified

and recognized are helping the industry’s sustainability initiatives maintain momentum. The greening of provincial government buildings is an excellent example of this process in action. Alberta Infrastructure formally adopted the BOMA BEST, or Building Environmental

Standards, programs as the standard for environmental operations in its facilities in 2006. Stakeholders recognized the benefits of operating buildings in a sustainable manner. It was an incredibly proactive step to take for such a large-scale owner, operator and leaseholder. In 2010, Alberta Infrastructure met its goal to have all large, public, government-owned buildings BOMA BEST-certified. “We’ve now certified 89 government buildings as BOMA BEST, with at least 30 to 50 green leases as well,” says Dustin Engel, environmental and energy manager at Alberta Infrastructure. Once the advantages of certification were clearly explained and understood, Engel says, support for adopting and implementing the program just continued to grow. “When you look at the financial savings from running a more efficient building, the tenant satisfaction and the life cycle of the equipment, there are all kinds of benefits,” says Engel. “Alberta Infrastructure developed whole processes and policies to make certification and re-certification as streamlined as possible, so while it might have been more onerous at the beginning, now we have systems in place and implementation is so much easier.” The benefits Engel cites are supported by information in the SME Sustainability Roadmap, a tool created by Science and Economic Development Canada to help businesses achieve sustainability goals. According to the Roadmap, there are 500,000 commercial and institutional buildings across the country, and Canadians spend about 90 per cent of their time in buildings, at home, at work or at play. Because energy use, water use and maintenance account for up to 85 per cent
of a building’s lifetime costs, efficient building systems and fixtures can reduce energy and water costs by 30 to 40 per cent. What’s more, the Roadmap reports that absenteeism and health issues are lower in green buildings and that productivity is between two and 10 per cent higher in buildings with increased ventilation, improved lighting, reduced off-gassing and better temperature control. BOMA Canada recently introduced a BOMA BEST Sustainable Workplaces initiative, which gives organizations a road map to improve key performance indicators, along with a standardized framework that requires organizations to benchmark, monitor and set goals in seven areas. “A critical part of the built environment is the workplace,” says Benjamin Shinewald, president and CEO of BOMA Canada. “While many of our partners have begun the greening process, what they lacked was a comprehensive plan—a blueprint to build healthy, vibrant workplaces.” The BOMA BEST Sustainable Workplaces initiative focuses on elements over which tenants typically have some control, including the management of energy, water, waste and e-waste. It also covers construction and renovation, procurement practices, business and employee travel, and indoor air quality. Applicants can qualify for the new standard as of July 2016, and BOMA BEST 3.0's launch is official as of BOMEX 2016, held in Regina in September. The standard includes ongoing building management benchmarking and monitoring, enhanced reporting capabilities, portfolio views for multiple buildings, and visible scores and scenario generation that allow users to project a proposed initiative’s impact on the BOMA BEST score. ■

B USINESSMEN STRIDING DOWN SIDEWALKS IN DESIGNER SUITS, the purposeful click of high heels en route to afternoon meetings, the aroma of takeout Thai lunches and kebabs on 8th Avenue — these are the sights, sounds and flavours of Calgary’s downtown. It’s an urban epicentre for commerce and business. A trip to the core will confirm that the downtown atmosphere remains familiar, if a little quieter than in the days of $100 oil. There are some less-familiar sights, like “For Lease” signs, empty parking spots and shorter lines at the downstairs deli. But for some, the economic downturn and its impact on the city centre are an opportunity to gain ground. “With vacancy approaching 22 per cent, tenants are finding a variety of options available downtown with an abundance of competing space,” says Joe Binfet, managing director at Colliers International’s Calgary office. “Sublet space is readily available at attractive rental rates and furnished space is often offered.” Binfet says now is a great time for tenants to upgrade their spaces at an equivalent or lesser rental costs, and notes that some tenants are taking advantage of the market by improving their office locations or moving to buildings with better amenities. International tax preparation firm H&R Block recently made a strategic decision to relocate downtown, thanks to the opportunities created by higher vacancy rates. Of course, the news isn't good for everyone. “Unfortunately, vacancy rates are going to continue to climb as we start to see more bankruptcies,” says Greg Kwong, regional managing director for CBRE Ltd. “The reality is that in the short term, it will get worse before it gets better.” While Kwong’s prediction is sound, there are still Calgary-based businesses and

organizations looking to break ground in the city. The shift is also having a positive effect on the increasingly attractive suburban office market. Remington Development Corp. has broken ground on Hexagon/NovAtel’s new northeast head office in The District to accommodate about 200 more employees; the almost-170,000sq.-ft. development will span nearly 3.25 hectares. “The economy is not as strong as it has been in the past 10 years, and to be putting a shovel in the ground is quite remarkable,” says Remington president Cody Clayton. The new building will give NovAtel more space for common areas, employee meetings and collaboration, says Michael Ritter, president and CEO at NovAtel Inc. “Not only are we against the trend of reducing employment at the moment in Calgary, but we are also against the trend of sizing down on space per employee,” Ritter says. Imperial Oil recently opted to relocate its downtown Calgary offices to Quarry Park in southeast Calgary, but moves like these are not the norm. Businesses in some industries are committed to remaining downtown regardless of economic challenges. Even with staff cuts, many are retaining their spaces. “We have not seen a mass exodus of tenants fleeing the core—just the opposite,

ing on various blend and extend options for clients.” Downtown sublease space comprises 43 per cent of total vacancies, according to CBRE, and companies locked into leases are looking for relief. Binfet says landlords are working to retain tenants. “We are seeing landlords much more willing to negotiate terms with tenants in order to secure occupancy. On the headlease front, some landlords are enticing tenants by offering leasehold improvement allowances, free rent and cash allowances for moving and furniture.” Other businesses choose to remain downtown because they value its vibrancy and energy — especially those who have worked and lived in the core for years. Leslie Shier of Calgary Economic Development says businesses value the availability of professional services and proximity to industry colleagues and business clients. “Access to City Hall, government regulators and industry associations are important,” she says. “The amenities downtown are a major attraction, and we have showcase office towers like Eighth Avenue Place, The Bow, Centennial Place and Calgary City Centre.” Shier, who is CED's real estate business development manager, says the rising vacancy rate downtown is caused by multiple factors, not just by companies leaving. “The reason the vacancy rate is above 20 per cent is due largely to added capacity in the last two years, not simply companies downsizing,” she says. Kwong, too, stresses the importance of keeping the big picture in mind. “The good news is that there is a lot of excellent quality construction happening downtown that is enhancing the look, feel and flow,” he says. “The quality of downtown assets is definitely going up, and that means there are move-up opportunities as well. When new builds are going up, that means that existing buildings have to compete, so that is upping everyone’s game.” ■

For some, the suburban office market symbolizes a quality-of-life improvement that makes it easier to attract employees looking for more elbow room and less travel time.

THE ‘IT’ SPOT FOR TENANTS Calgary’s downtown office market is the place to lease in 2016-17

DOWNTOWN CALGARY OFFICE SPACE is now more than 20 per cent vacant, with vacancy projections rising to 23 per cent in the next 18 months. In 2015, downtown Calgary experienced more than four million square feet of negative absorption, with another million square feet of negative absorption in the first quarter of 2016. There's more vacancy to come, as towers now under construction become available and add more inventory to the existing 42 million sq. ft. of space in downtown Calgary. Net rental rates downtown in subleases are becoming increasingly competitive with those available outside the core, depending on the term and strength of the lease being assumed. In some B and C class buildings downtown, landlords are competing directly with sublease rates and offering tenants incentives such as free rent and allowances to improve spaces. What a great opportunity for relocating tenants to move, or return, to the core. And what a great opportunity to attract new business to our city by showcasing Calgary's available downtown commercial spaces.

In 2016-17, the misconceptions about the costs of locating downtown are expected to disappear. Landlords are now looking at reduced operating costs (and taxes) as an incentive to fill increasingly vacant downtown space, and these lower costs offer a competitive advantage. Some property owners will reduce fees for property management, asset management, renovations, upgrades and other capital expenses — costs that were passed along to tenants without question during the boom times. These charges and expenses were once easily budgeted for, because office buildings were full and the lineup to lease was long. Today, however, owners are making difficult decisions about what to defer in order to stay competitive on building operating costs. With increasing vacancy rates and reduced rents comes reduced value in many office buildings downtown. With diligent management, landlords and tenants will likely also see a drop in their downtown property taxes. The reduction in operating costs and taxes will provide new, lower-cost opportunities to suburban office tenants who felt they were priced out of the core. Decreased parking fees benefit employees and provide a morale boost. The landlord has to make a decision to retain key tenants. Vacant below-ground parking facilities can't help but irk employees who are obligated to ride public transit rather than pay $30-plus per day for parking. Calgary can now expect a parking “market correction." ANALYSIS: BELTLINE Building B of the IBM Corporate Park at 211 11th Ave. S.W.: modern Beltline real estate a short walk from the downtown core. in Q1 2015, and to 18.6 per cent as of Q1 2016 — an increase of 51 per cent year-over-year and almost 200 per cent over a 21-month span. As expected, the rising vacancy rate is mirrored by a steady fall in lease rates. From Q1 2015 to Q1 2016, net rental rates have dropped by 21.6 per cent across all building classes. Class A office space in the Beltline, which once commanded net rates of $28 to $30 per sq. ft., is now trading for as little as $22 per sq. ft. Market leverage in the Beltline will almost certainly remain in the hands of tenants during 2016. The Beltline’s close proximity to the downtown core, along with its relative high density of energy and engineering tenants, has caused a rapid spike in vacancy rates. In an attempt to retain tenants, landlords have lowered their expectations significantly. Through the use of requests for proposal, or RFPs, landlords are increasingly forced to compete against one another for any tenant of substantial size. Tenants are hesitant to leave any concession on the table, and the RFP is a perfect tool to ensure they don’t. The result has been a precipitous decline in rental rates for Class A and Class B assets in the Beltline. Despite the turmoil, it’s not all bad news in Calgary. A unique opportunity has arisen for certain tenants. In the past, a strong Calgary market was accompanied by the aggressive expansion of the oil and gas industry. The large-scale absorption of high quality office space by energy companies left many non-energy occupiers with limited options, and increased rental rates for the alternatives they could find. In today’s market, where technology, financial, medical, legal and government agencies tend to thrive, these non-energy occupiers find themselves in a buyers’ market — one in which they can reign, at least temporarily. Whether the desire is to increase the quality of their real estate, take on future expansion space, or a combination of both goals, these tenants can take advantage of low, long-term lease rates. Should the city continue to experience contraction in the energy industry, all tenants will enjoy greater opportunities to shrink their occupancy overhead costs and plan for the future. ■

UNCERTAINTY CONTINUES to loom in the Calgary market as companies reel from the steep decline of oil prices. The downturn, which began nearly two years ago, illustrates the close correlation between Calgary’s commercial real estate market and the oil and gas industry. History has shown repeatedly that the Calgary market is cyclical; however, our current descent has proved even sharper than the previous one. The increase in vacancy rates and decrease in lease rates have both been steady and sharp. The result? A bearish outlook for the balance of 2016, while landlords struggle to stabilize their real estate assets. Overall vacancy in the Beltline district has increased from 9.5 per cent in Q2 2014 to 12.3 per cent

IN SPITE OF A DIFFICULT demand market over the last year, Calgary’s suburban office market has shown some resiliency compared with its neighbouring Beltline and downtown office markets. While suburban office inventory grew, vacancy rose and rents lowered, the presence of a few growing tenants indicated that the suburban market is beginning to decouple from its previous
primary reason for such a large jump in suburban inventory can be attributed to Imperial Oil’s nearly 900,000-sq. ft. project in Quarry Park. The growth in inventory, coupled with downsizing from the majority of large project engineers in the suburban office market, has led to an increase in year-over-year vacancy of more than 33 per cent, with about

Suburban office inventory has grown by nearly 13 per cent year over year as Calgary continues to expand outwards and densify inwards. Leading this growth have been several large business parks that continue to develop to accommodate demand. The
one third of this vacancy attributed to subleasing offerings on the market. With vacancy nearing a record high, rental pricing has begun to react. Suburban net rentals managed to hold average asking rates over $20 per sq. ft. for 10 straight quarters before dipping in the first quarter of 2016. The decrease in
rental rates is caused by negative market demand, as well as increasing disparity between new and old inventory. Aging product continues to struggle and activity has slowed on new product. A high-vacancy market with decreasing rents has created opportunities for businesses. Non-energy-related companies make up more than 50 per cent of the tenant mix in the suburban office market. Among those now occupying suburban Calgary space is the De Beers Group. The global diamond giant moved its Canadian headquarters in mid-2016 from Toronto to the Airport Corporate Park. This kind of activity will lead to some new projects, particularly in the north central corridor. As suburban Calgary continues to diversify away from energy-focused businesses, the greatest challenge will be finding creative ways to address the looming vacancy balloon in aging inventory throughout the market. ■

SINCE MID-2015, we’ve seen significant changes to the industrial market in Calgary. The market impact of the price of oil and the general downturn in the energy sector has created a perception that the sky is falling and may continue to fall. The actual market is different from how many perceive it to be.
HERE ARE SOME OF THE TRENDS IN TODAY’S INDUSTRIAL MARKET

Well-priced lease product is still moving. While the vacancy rate has nearly doubled to just over 7.5 per cent, the deal volume is still strong in a number of sectors, including small and mid-bay product. Landlords who lead the market will continue to be successful in filling vacancy.

over the past three quarters. If you look at the vacancy in space under 50,000 sq. ft., the vacancy rate is significantly less—much more comparable to our market in the past five years—and still very healthy.

Buildings are selling. The change in the market has created opportunities for purchasers to find buildings they couldn’t find in previous years, at prices that are still pushing market highs in value. Currently, there is high-tour volume, and even situations where competitive offers are placed on well-priced, highly sought-after real estate. Many new purchasers have been able secure five-year fixed-interest rates in the 3- to 3.5-per-cent range, which has assisted in driving the sales market.

Investment. Industrial is still in high demand. Two major sales were completed over the past twelve months that pushed cap rates to all-time lows, evidence of continued belief in the value of Calgary’s industrial real
estate market. Investors are in extremely competitive situations right now, with limited product and multiple groups looking to place capital.

Construction costs are down overall. Material prices have been moving due to fluctuation in the Canadian dollar; however, overall construction costs are down as builders try to ensure work flow and labour costs are lower than in previous years. This is positive for developers and users because, when the market fully recovers, those who move forward with developments will be in a great position to capitalize on positive market activity.
We know not all stories are positive right now, but we also know this: Although many Calgarians believe the market will never change, anyone who has been through this before knows that Calgary’s boom-and-bust cycle always includes both a bust — and a boom. ■

T
oday’s commercial real estate careers extend far beyond traditional roles, thanks to changes in the market, new skill requirements and shifts in employee and employer expectations. Building owners, operators and managers must be proactive and stay on top of changing technology, priorities and legislation. New technologies and an ever-evolving regulatory and economic environment require expertise, and it’s becoming increasingly critical that the upcoming generation of professionals in the industry is equipped to help employers address these changes. One such change is Alberta’s impending carbon tax on trans-

portation and heating fuels, which takes effect Jan. 1, 2017. “I was recently at an industry event where virtually all the conversation revolved around how those who own and operate buildings can prepare for the carbon tax,” says Melanie Ross, a project manager with 3 Point Environmental, a Calgary project management firm that specializes in sustainable building. “Big businesses as well as small businesses are going to be impacted, and managing the upcoming changes is really a priority,” Ross says. “There’s no textbook that can tell anyone what to do and how to do it, so businesses are really just going to need to have smart, talented people on staff who are able to prob-

lem-solve, troubleshoot and be adaptable.” Ross says this change is an example of how commercial real estate industry professionals are increasingly required to not only understand the big picture of the environment they operate in, but also to be ready to adapt as circumstances shift. The good news is that a new generation of professionals is welcoming the challenge. Deloitte’s 2015 Millennial Survey found that members of the generation
that reached adulthood in the 21st century want to work with purpose, and they want their workplaces to be aligned with their values. Careers focused on sustainability, strategy and efficiency are particularly appealing. “Those in the industry need to understand how to operate efficiently with environmental and financial sustainability in mind,” Ross says. “It’s not just about how to reduce emissions or how to make a
business profitable, but how to be viable and responsible.” Employers, too, are interested in sustainability. Professional development opportunities abound, but those that focus on affecting outcomes are particularly appealing to employers. BOMA Calgary’s e-Energy Training, for example, is an interactive, web-based training program for building operators, building engineers and facility managers. It helps these professionals improve their ability to identify energy-reduction opportunities and encourage stakeholders to save energy. The program has been shown to improve building operators’ ability to identify and implement energy-saving strategies by 25 per cent. Meanwhile, those with careers in the more traditional tracks of commercial real estate, such as sales and operations, are preparing to fill the gaps left by retiring baby boomers. Todd Throndson, managing director of Avison Young Real Estate Alberta Inc., says education and professional development opportunities are key; applicants who have applicable educational backgrounds or experience in the sector enjoy an edge over competitors in the job market. “We are always looking for people with skills to meet the needs of our industry,” Throndson says. “We are currently looking for people with selling skills, people with building maintenance skills and people with appraisal skills.” Of course, attracting skilled and talented employees is only the first step. Retaining them is the next goal. The Deloitte survey, which queried thousands of millennials, asked, “What are the most important values a business should follow if it is to have long-term success?” The response: businesses should put employees first and have a solid foundation of trust and integrity. “We try to create an environment that is supportive, friendly and where no limits are imposed,” Throndson says. “We want everyone to feel like they can grow and accomplish everything they aspire to.” Ross agrees. “Without well-trained employees who want our business to succeed, we can’t succeed,” she says. ■

OPINION: THE LAST WORD A $5 million fund set aside by the provincial government to attract more head offices to Alberta is no shortcut. This is an attractive city in which to do business, one that many would love to live in. I still believe the problem will right itself before too long — I hope without government intervention. One positive indicator is the high quantity of industrial real estate transactions by non-energy-related companies. Jon Mook, executive vicepresident of Barclay Street Real Estate, reports a healthy industrial sector, with impressive activity in 2016: • Walmart subleased 253,000 square feet from Kraft in Great Plains Industrial Park. • Brewers Distributor leased 160,000 sq. ft. in Stonegate Landing from WAM Development Group.

EVEN WHILE THOSE OF US in the real estate sector faced a vacancy level that climbed past 20 per cent in the downtown core by mid2016, there was still plenty to be thankful for. Downtown realtors were busy, even if much of their time was spent trying to secure subleases for clients at reduced prices. The fact is that there are no quick answers to deal with the current climate in the energy industry, although Calgary Economic Development is looking hard for

them. The organization’s idea of converting office space into residential units will meet competition from developers, who are already changing plans by offering rental apartments in what were to be condominiums. CED chair Steve Allan says people in the development community have told him the city is not overbuilt but “under-demolished.” It seems to me, however, that Calgary’s downtown will always need a variety of office buildings; we shouldn’t do anything too rash.

Calgary’s economy is diversifying. The high-tech sector has shown impressive gains, and Remington Development is currently building for two tech companies. In the University Research Park, it’s building a 90,000-sq.-ft. world headquarters for Computer Modelling Group, as well as the almost-200,000-sq.-ft. Hexagon Calgary Campus for NovAtel that will accommodate another 200 employees. It may be a bit dark today, but the sky isn’t falling. ■
