Negative Gearing TAX DODGE OR WRONG MOVE?
This week we thank Kevin Lee of Smart Property Adviser for his column on Negative Gearing. Negative gearing is a popular investment strategy Tracey Brown REPA CEO amongst high-income earners. But is it a good move for property investors considering the demographic shifts headed our way? As featured in Smart Property Investment Magazine - Online. Negative gearing allows you to reduce your taxable income so that you are able to lower your tax bracket, meaning that you pay less tax. In other words, you buy an asset that will cost you money and then you are able to claim back a portion of that money by claiming a tax reduction on your income (known as a tax offset). It makes sense on paper, but in reality it can cause a lot of financial pain. In fact, over 1.2 million Australians reported owning a negatively geared property in the 2010-2011 financial year and they lost a total of $13.2 billion that very same year. Sure, they were able to claim a tax reduction on their loss, but on average these Australians lost a total of $11,000 each. Correct me if I’m wrong, but I’ve always believed that an investment property was an asset, and assets are purchased to make you money. Therefore, a negatively geared property is not an asset, instead it is a liability that costs you money to hold. Let me quickly explain the different types of gearing: • Negative gearing means that the interest you are paying on the loan is more than the income that property is generating. As a result you are making a loss. • Neutral gearing means that the interest you are paying on the loan is equal to the income generated by the property.
• Positive gearing means that the interest you are paying on the loan is less than the income. As a result you are making a profit. It’s quite obvious which of the above is the best gearing strategy isn’t it? (hint: positive gearing). The financial pain of a negatively geared property is damaging. In fact, let me tell you about my client Louise. Before Louise was referred to me about three years ago, she was suffering. Louise was encouraged to invest in a negatively-geared property and it was costing her way too much money to hold. When I first met with Louise, she had all the traits of a wounded soldier who had just given up. She had around $700k in high interest debt and the only way out was to sell her negatively-geared property. We also had to restructure the remaining debt and negotiate with the lender to significantly reduce the interest rate they were charging. With my help, Louise freed herself of the property, which left her with a parting gift. It stole $165,000 from her home. That’s the debt she ended up with… and no investment property. Negative gearing is a taxation concept that few people really understand and often this lack of knowledge can result in a similar situation like the one Louise found herself in. Tip: Be very careful of the marketing material you see, read and hear about potential investment properties. A common reason people buy negatively geared property is because a credible accountant recommended they do so. Just remember that for every dollar you lose, you’ll only ever recoup a maximum of 48.5 per cent back as a tax saving. Is it actually worth it?
Caveat emptor: more than often the advertisements for these negatively geared properties will promise or rely heavily on the idea that the property you purchase will appreciate and produce capital growth. But the reality is, that property doesn’t double in value every 7-10 years any more. Look at the demographic shifts happening today and in the near future. We cannot believe that we can just purchase any investment property, sit back and make millions of dollars in capital growth. Changes are happening and they are affecting the property market and will continue to do so. If you purchase a negatively geared property, while you’re waiting for the illusive capital appreciation to happen, you’ll be working longer and harder, and you’ll be trying to cut back on your spending just so you can keep your “asset”. Before you make the decision to buy an investment property, you need to know your reasons why. Here are 9 questions you should ask yourself: 1. What’s my long-term goal? 2. Have I invested in my financial and investment education? 3. Do I know enough about property investment to get started? 4. Who is my mentor or adviser and why do I need them? 5. What is my action plan? 6. What is my gearing strategy? 7. How many of these types of properties could I afford to own? 8. Can I afford to make a sustained loss? 9. What is my exit strategy if things get tough?
