AMERICAN JOBS PLAN AND AMERICAN FAMILIES PLAN TOP TAKEAWAYS AND WHAT YOU CAN EXPECT
President Biden recently released the American Jobs Plan and American Families Plan. While we do not yet know which proposals will become final bills, we have summarized what experts are expecting. President Biden recently released his American Jobs Plan which includes an increase in the corporate tax rate from 21% to 28% and the American Families Plan, which includes massive tax increases on the wealthy. The tax increases included in President Biden’s proposal include changes that are consistent with the promises he made while campaigning. Because the American Jobs Plan and American Families Plan are merely starting points for negotiation, it’s unclear which of these provisions, and in what form, will make the final bills.
The proposed changes include: • Increasing the corporate income tax rate from 21% to 28%; • Adding a 15% minimum tax on the book income of large companies; • Increasing the tax rate on individuals making over $400,000 from 37% to 39.6%; • Eliminating the step-up in basis at death for gains in excess of $1,000,000 ($2,500,000 per couple); • Increasing the tax rate for dividends and capital gains for individuals making over $1,000,000 from 20% to 39.6%; • Eliminating 1031 exchange when gain exceeds $500,000; • Reinstating the “Pease” limitation on itemized deductions; and • Taxing carried interest as ordinary income.
Missing from the proposed tax changes in the American Jobs Plan and the American Families Plan are changes to the estate and gift taxes, elimination of Grantor Retained Annuity Trusts, and limitations on valuation discounts. However, the American Jobs Plan and American Families Plan are merely proposals so as they work their way through Congress, we may very well see changes to the proposed tax changes resulting in changes to the estate tax. In addition, we are only 100 days into President Biden’s 4-year term so we are likely to see additional tax bills to pay for further spending proposals.
Certain parts of Biden’s proposal are less popular among the moderate Democrats such as increasing the capital gains rate up to 39.6%. While other items, such as reducing the federal estate tax exemption or limiting the use of valuation discounts are more popular. In fact, Democrat proposals this year included a reduction in the estate tax exemption to $3,500,000 and the gift tax exemption to $1,000,000. As a result, many commentators believe that any final changes will likely include changes to reducing the estate and gift tax exemptions.
Due to the uncertainty associated with the specific proposals, we are recommending that clients consider the following: • Recognize capital gains before death. If there is a limit on the basis step-up, your heirs will owe capital gains taxes on assets they inherit from you. “It’s not “you might” overpay, you will: “Cost-Plus-Fee” Construction Contracts, the “Inverted” Market & Owner Risk”
H
ave, or considering, a new “high-end” custom home or remodeling project? If so, you will likely be asked to sign a “Cost-Plus-Fee” Contract with the Builder you choose to do the work. With Cost-Plus-Fee Contracts, the Builder agrees to accept a lower Fee (their overhead and profit, usually expressed as a percentage) than they would normally expect to make on a typical, “Fixed-Price” job. In exchange, the Owner, agrees to pay for all of the project’s costs – no matter what they end up being or how they come to pass. This shift of responsibility for the costs from the Builder to the Owner represents a greater risk to Owners than most of them believe. Left unchecked, at least 3-5% of their total, “end-of-the-day” Project costs will have been unnecessarily incurred as a direct result of poor Project Cost Management by their Builder. What do you expect your Total, "end-of-the-day" Project Costs to be? Total, "end-of-the-day" Project Costs (examples):

With custom construction projects, the plans and “Scope of Work” are always evolving – they’re never really final. Accordingly, Builders can’t determine a cost on which to base a Fixed-Price, so they propose to do it on a Cost-Plus-Fee basis instead. Each Builder that you’re considering provides you an Estimate of what they think the project will cost based on the information they have at the time. Sounds reasonable – right? “Cost-Plus” Contracts are appropriate for such projects and function well in a typical market. However, the construction market in SWFL is “inverted” – there is more work than there are qualified people – Builders and Subcontractors - to perform it. This weakens all of the market forces that normally drive competitive pricing and high quality, pushing construction costs – the Owner’s costs – YOUR costs - up.
Custom, “high-end” work is made particularly costly because there are even fewer Subs - both able and available - to do the volume of it we consistently have in SWFL. Builders aren’t immune to the labor shortage and struggle with administration, in particular. They spread themselves too thin. Having multiple projects means that some must be higher priority than others. The “inverted market” robs Builders of the leverage they normally have over Subs. The tail wags the dog! Normally, Builders are responsible for a job’s cost, quality and schedule. All of the risk is with them. But on CostPlus jobs, they aren’t culpable for the project’s costs – at all. That is a game-changer for a Builder trying to operate in the “inverted” market. They become averse to obtaining competitive pricing from multiple Subs and negotiating costs. There may be (50) Plumbers out there, but, every year, the top Cost-Plus Builders only call on the same (5) to do all of their work. Builders will use their limited power to push for cost concessions when it is to their benefit, but on Cost-Plus jobs – YOUR job? Eh, less so. …and how’s this for irony? If their Fee is a percentage of the costs, the Builder actually make more money the higher the job costs – the Owner’s costs – YOUR costs - are! So it is that the deck is stacked against Owners with Cost-Plus-Fee Contracts. Their predicament: …their Project is to be built in a market that dictates that premium costs be paid for all of the work to be done on it …by a Builder who likely has higher-priority Projects …struggles with Project Cost Management to begin with …isn’t obligated to try to control their costs… …and who actually makes MORE money the higher the costs are!

To control risk, you need information, the ability to interpret it and to then act accordingly. People hire Financial Advisors because managing wealth is complicated! Their advisor analyzes the data for them and recommends the best ways to handle the circumstances at any given time. Owners with Cost-Plus-Fee Contracts have a similar problem – exposure to volatile, financial risk. So, let’s start with the information. Their original estimate was based on incomplete information, so it must itself be incorrect. How can an Owner know that any estimate they’re presented for Cost-Plus work is legitimate? Remember, the Builder isn’t accountable for the estimate or cost overruns against it. Once under Contract, Owners are wholly dependent on their Builder to control, and report on, their costs. How will an Owner know whether or not they are overpaying for the work? (hint: it’s mostly very subtle, but they are). Builders are glad to be transparent and provide them cost information in detail as they go, but what good is it if it’s confusing, incomplete, inaccurate and after-the-fact? Still, the fox doesn’t raid the henhouse with ill-intent for the Farmer, he does it because chasing down hens otherwise is difficult. Likewise, Builders aren’t actively trying to take advantage of their Clients. Compromising costs is simply the easiest way for them to navigate the “inverted” market. It’s not personal, it’s just business. Cost-Plus Contracts leave Owners exposed in a market that exploits their exact vulnerability. They can’t know from or control how hard their Builder is really working to manage their costs for them. They can’t know what their Project costs are, or will be, with certainty, at any time. Typically, Owners have only the “good-faith” of their Builder to rely on and little recourse to protect themselves. Until now, that is….
