New HUD chief Castro is ready to start pushing homeownership

WASHINGTON — Like previous housing secretaries, Julian Castro wants to make it easier for more Americans to buy homes. But with credit still tight after the financial meltdown of a few years ago, he prefers to avoid setting any specific target. Lenders learned tough lessons when the housing bubble burst six years ago over loose credit and an overemphasis on turning renters into buyers. But with homeownership falling to levels not seen since 1995, Castro, after a couple of months on the job, says the pendulum has swung too far. “People who during normal times would be able to get a loan, these days are simply shut out of the market,” Castro said in an interview in his office. “It’s too hard for folks who are responsible, who are working. … It’s too tough for ordinary Americans.” The former mayor of San Antonio, considered a future star for the Democratic Party, took over as secretary of housing and urban development in July. Easing the credit crunch and nudging up ownership rates — without overheating the market — is one of Castro’s top goals. In his first major speech as HUD secretary last month, Castro told a housing forum hosted by the Bipartisan Policy Center that “it’s time to remove the stigma associated with promoting homeownership.” That’s a message the nation’s housing secretaries have avoided since the housing market collapsed in 2008. Under pressure from federal regulators, lenders tightened credit, squeezing out many potential borrowers. Nationwide, lenders made $226 billion in home loans in the first quarter of this year. That’s a 17year low, according to the Mortgage Bankers Association. Here’s how tight credit has gotten: Last week at an investment conference in Chicago, Ben Bernanke, the former Federal Reserve chairman, revealed that he’d recently been

turned down when trying to refinance his own mortgage. “I’m not making that up,” he told a laughing audience. “I think it’s entirely possible,” he said, that lenders “may have gone a little bit too far on mortgage credit conditions.” Castro agrees. “Lenders are not lending to folks who during normal times would be able to get a loan,” he said. For loans backed by Fannie Mae and Freddie Mac, the governmentchartered entities that guarantee many mortgages, the average borrower now has a credit score of about 750. That’s very high on a scale that tops out at 850 — and significantly higher than usual, Castro noted. For anyone with a credit score below 680, getting a loan has become exceedingly hard. “We just want a bigger spread. No specific target,” Castro said. The focus on boosting homeownership is a key element of

the administration’s agenda. President Barack Obama underscored that in a recent speech at Northwestern University meant to refocus attention on economic issues ahead of the midterm elections next month. “If we make it easier for first-time homebuyers to get a loan, we won’t just create even more construction jobs and speed up the housing recovery,” Obama said. “We’ll speed up your efforts to grow a nest egg, start a new company, and send your own kids to college or graduate school someday.” One tool at Castro’s disposal is the Federal Housing Administration, a part of HUD created after the Great Depression to promote home buying. The FHA issues insurance to protect lenders in case borrowers can’t repay their loans. The market collapse meant waves of claims. Losses hit $50 billion. As the FHA depleted its reserves, it had to take a $1.7 billion taxpayer subsidy last year — the first

in its 80-year history. “It will not need another draw. That is very good news for the fund,” Castro said. “Like everything in the housing crisis, it was cause for concern, and a lot of work went into regaining the fiscal health of the fund.” To control losses, the FHA made it far harder for entry-level buyers to get loans. Lenders now impose stringent conditions that rule out all but the most qualified borrowers, in part to avoid penalties for running afoul of underwriting rules. A few weeks ago, Castro told a lenders conference that enforcement has been too “draconian” and lenders — who’ve been fined $3 billion for faulty loans since the crash — are justifiably frustrated and gun shy. To ease the crunch, HUD is revamping its rules to ease concerns about penalties for minor oversights on new loans. The FHA also increased premiums since the crash. Down payments on FHA-backed

loans are as low as 3.5 percent. But borrowers pay 1.75 percent of the balance upfront as insurance, plus monthly premiums. Those premiums have increased by $100 a month on a $150,000 mortgage since 2008, to record levels, and now make up 20 percent of the payment. By some estimates, that has priced as many a half-million buyers out of the market. In August, FHA announced a plan to ease the burden. As many as 100,000 borrowers who undergo financial counseling would save about $300 a year — a start, but not enough to satisfy the National Association of Realtors and other industry groups. “We’re working on expanding access to credit,” Castro said. “We’re also in a different situation from years past. So the first thing that we need to do is to make sure that folks who are ready and who are responsible can get access to credit.” The drop in homeownership has hit some groups especially hard. Mortgage lending to black and Hispanic borrowers is at a 14-year low, according to loan data compiled under the Home Mortgage Disclosure Act. Minorities tend to have weaker credit, shorter income histories and smaller nest eggs. With lenders focused on minimizing risk, many would-be borrowers have been left behind. Black Americans are about 13 percent of the U.S. population but accounted for 4.8 percent of home loans in 2013 — a huge drop from the high of 8.7 percent in 2006. Borrowing among Hispanics also topped out that year, at 11.7 percent. It hit 7.3 percent last year. “Of course that’s a cause for concern,” Castro said. Some fair-housing advocates say HUD should step up, offering programs aimed at boosting ownership rates among minorities. Previous HUD secretaries have done that. Castro said he prefers a broader approach. “I’m confident that if the administration and lenders take steps, then all Americans will benefit, including minorities,” he said. “What we’ve been doing is targeted at people across the board.”

First-time homebuyers might well wonder: Where are all the starter houses? Indeed, such properties can seem scarce in many housing markets. A few reasons: • Investors have snapped up a lot of smaller houses and turned them into rental properties. • Flippers have bought smaller homes and remodeled them so they’re no longer within the reach of first-time buyers. • Many current homeowners don’t have enough equity to move or would rather add on to a smaller house than give up a low-rate mortgage. • Builders have opted to construct pricier trade-up homes instead of affordable starters. How long will this last? The slow pace of new home construction suggests that the dearth of starter homes might continue for some time. That could prove challenging for first-home buyers, according to the National Association of Realtors. States such as California, Florida, Indiana, Montana and Utah, where job growth has been especially strong, “could face persistent housing shortage and affordability issues” unless local job gains are matched by

increases in housing construction, the association says. So how — or more precisely, where — can first-time buyers find a modest home they like and can afford? OLDER HOUSES COST LESS One strategy is to look for an older home in a well-established neighborhood. Used homes typically cost less than brand-new homes, says Bradley Hunter, chief economist for Metrostudy, a housing market research firm in Palm Beach Gardens, Florida. Older homes typically need more maintenance and repairs, which offsets some of the cost savings. However, Hunter says, buyers who opt for a used home might be able to do repairs and renovations over time, pacing themselves to make the cost manageable. First-timers who are determined to purchase a brand-new home should look for a local or regional builder that caters to this market. “Some builders — not the majority of them, but some — are targeting first-time homebuyers,” Hunter says. THINK ‘STARTER’ HOME Buyers shopping for their first home need to be open-minded about the

location, size and condition of the home they want to buy, says Tim Deihl, associate broker with Gibson Sotheby’s International Realty in Boston. For many buyers, a classic starter home, which traditionally doesn’t have many amenities, is more achievable. “If your first home is the place you’re going to have your family, maybe build an addition and stay there forever, that’s one set of criteria. If your starter home will be a financial launchpad into a larger, better home, that’s a different approach,” Deihl says. RETHINK LOCATION Hunter points to some older neighborhoods in Florida where homes were built decades ago on a so-called “scattered lot” basis. These neighborhoods lack the homogeneity of newer housing tracts and might not include such amenities as sidewalks or street lights. Yet, such houses can be more affordable. Buyers who want to start a family, but don’t yet have children, sometimes focus too much on their home’s location, size and school district, Deihl suggests. Resetting those parameters can make it easier to buy a first home. “Buyers may be in a position where schools won’t impact them for six or

seven years,” Deihl says. “That’s a good opportunity to buy in the city, make some money and roll that into a community where they want to be longer term with the kids.” HOW ABOUT A FORECLOSED HOME? A bank-owned foreclosure also might be a good option, though those aren’t as common as they were a few years ago. First-home buyers shouldn’t be scared off by the stigma or horror stories about the poor condition of foreclosure homes, Deihl says. Some properties might need to be cleaned, but many have major components like plumbing, electric, heating and air-conditioning system and kitchen appliances in working condition. CITY OR SUBURB? Buyers who sacrifice location for affordability can find themselves in a neighborhood far from major job centers with a long daily commute and expensive transportation costs. Sometimes that trade-off makes sense, but not always, says Cathy Coneway, a broker for Stanberry & Associates Realtors in Austin, Texas. “You have to look at how much you make and how much you can afford to spend for gas,” Coneway says. “You

might actually be better off buying a house that’s closer to town so you have more cash flow for property taxes, insurance and living expenses.” COMPETE WITH A LOAN APPROVAL When a well-priced starter house comes on the market, the quest to buy it can be what Deihl characterizes as “super-competitive.” One way to strengthen an offer is to present a loan preapproval that includes everything but a title search, appraisal and hazard insurance, says Jay Dacey, a mortgage broker at Metropolitan Financial Mortgage Co. in Minneapolis. A strategic phone call might help, too. “We call the listing agent and say, ‘Mr. and Mrs. Jones submitted an offer on your property.
