PRinCiPal & inteRest veRsus inteRest only loans Existing mortgage holders know that a principal and interest loan (P&I) enables them to repay both the actual money they have borrowed to purchase their property as well as the interest on the outstanding debt over a specified period. With an interest only (IO) loan, such as a line of credit, however, the principal isn’t repaid at all during the interest only term of the loan – it is repaid at the end of the loan.

IO loans are usually taken over five years, but the term can be anything from one to 10 years. After that period expires, the loan can be paid out, refinanced or reverted to a P&I loan. IO loans are typically preferred by investors, as less cash is used to repay the loan. This frees up cash for them to use elsewhere. The main risk of an IO loan is that a property might not increase enough in value to cover repaying the principal and interest costs due at the end of the loan term. Also, some people overlook the fact that they will have a larger debt for longer, meaning they will ultimately pay more interest. Some lenders even insist on a P&I loan, especially for fist home buyers with a high loan-to-value ratio mortgage, until they have built up some equity in the property. The type of loan you decide on really depends on your initial goal. If this is to build wealth, then your best options is to repay principal and interest. A P&I loan allows you to reduce your debt to the bank and build equity in your home. An IO loan will reduce your monthly repayments but also increase your overall interest bill considerably. Craig J.
