Why the provinces are attracting investors

Yields in the provinces are proving a very attractive proposition to those who have traditionally invested in the main centres as they look for higher returns on their investment. The provincial property boom we are currently experiencing has been unprecedented and there are still more factors that are bound to push the value of Commercial property in the provinces even higher. Demand for well leased investment properties remains high in most markets with a lot of investor interest now focusing outside the main centres and in the provinces. Investors know that the key attributes of a good investment property include those properties that are new or seismically strong, are well tenanted with a strong lease, are in a location of growth and those with the prospect of rental growth over the term of the lease. Provincial New Zealand is delivering such properties. With the growth of Business and Industrial Parks, and a focus on Transport, Freight and Logistic Hubs, developers and investors are turning their eye to the provinces, looking for returns they can’t achieve in the cities. Business and industrial Parks such as Waharoa Industrial Park in Waharoa, Irongate in Hastings, Izone Business Park in Rolleston, Ashburton Business Park in Ashburton and Washdyke Business Park in Timaru are providing investors with new, easy to manage buildings, with long term tenants that enjoy the security of the “clustering effect” Business Parks give them.

While many of the above mentioned locations were historically achieving yields of anything from 7-15%, it is now common place for these towns to achieve yields in the range of 5.5% to 7.00%, with some properties of exceptional quality achieving yields south of 5.5%. Older properties that don’t exhibit all the desired characteristics however, ie good seismic ratings, strong lease covenants and rental growth prospects inevitably are reflected in the yield and are more likely to fall within the 7.5 to 8.5% yield range, giving the smaller investor the opportunity to invest in a growth market.

Taupo Commercial Sales Consultant Ulf Furher says “In the city, councils are often slow to react and find it easier to say “no” to growth than “yes”. Provincial councils are much smaller and tend to be forward-facing to development and growth projects, because, at the end of the day, this all adds to the growth of the town and the councils’ coffers. What is prevalent is the greater focus on the development of business and industrial parks outside city centres. This has been commonplace in the likes of the UK for a long time, with these parks becoming a thriving hub of business activity and a nucleus of shared ideas.

So why’s investing in the provinces so attractive?

While interest rates remain relatively low, there is, and will continue to be substantial provincial drift. Wellington and Auckland migrants are a strong driver. The Property Brokers commercial team are currently seeing a strong sellers’ market, with substantially more buyers than sellers. Auckland investors are now looking to the provinces in order to find investments with a good yield.

Entry into commercial investment is often cheaper in the provinces. This is due to lower land values and more available space (supply and demand). Cities, where land and space are at a premium mean developers and building owners can command maximum prices, often being able to sell investments in very competitive situations with multioffers seen on many properties. Auction or Tender are frequently-used methods of sale to extract the maximum sales price which may be from national or international buyers. In many instances, mum and dad investors are priced out of this market. On the other side of the fence, investors are getting brand new, state of the art buildings, often of simple, low maintenance construction, long term stable tenants in a growth location. Why wouldn’t one invest in this type of market?

We also know 80% of all New Zealand businesses are SMEs, many of these based outside of city centres. Cities are not self-sustaining – they require the products, services and manpower from provincial New Zealand to exist and survive. The majority of the country’s GDP comes from outside the main city centres, which is unlikely to change in our lifetime”.

Regional Insights Waikato-Bay of Plenty The golden triangle continues to perform above expectation in 2021 with Bay of Plenty and Waikato leading the way. Over the past decade industrial building consents have doubled and subdivisions like Tauriko in Tauranga have seen major development take place. In the Waikato both Te Rapa Gateway and Titanium Park at Hamilton Airport have seen significant progress along

with a surge of interest in Hautapu. The currently under construction Ruakura Superhub, a 490ha development which includes an inland port, being developed as a joint venture between Port of Tauranga and Tainui Group is sure to change the landscape in and around the Waikato.

Gisborne While the economy in the Gisborne District is still moving along quite strongly we are beginning to see the strain of the Auckland lockdown and the Alert Level Two we are currently experiencing beginning to take its toll. Like most of New Zealand, the retail a number of retail business owners are finding the uncertainty of Covid very unsettling and are looking to sell or retire rather than continue to battle it out. On a more positive note, forestry continues to experience strong growth with a significant number of smaller investors looking for properties under 100 hectares while there is also good demand for the larger estates from the bigger players. This forestry activity continues to underpin a lot of the business activity in and around Gisborne. There also continues to be strong interest from the wood processing industry in securing industrial land in the area to facilitate everything from milling to high tech timber treatment.

Pressure on industrial land continues with virtually no developed industrially zoned land available however we tend to operate on a hand to mouth basis finding properties that can be repurposed or for infill development. With bank deposit rates so low (although inching upwards) there is still a strong demand for investment properties. Most good quality properties with strong leases are tending to hover around the 6% to 7% range although we have seen a dip to 5% for new industrial property.

Commercial investment enquiry remains strong although there is a significant decline in demand for CBD retail due to the online shopping trend. Horticulture, mainly kiwifruit and apples also remains strong and continues to develop.

Hawkes Bay Like the rest of New Zealand, the Commercial market in the Hawkes Bay has been trading through the Covid 19 lockdown period with barely a hiccup.

Demand for retail, office and industrial space in the Bay is still strong despite doomsayers having predicted the (property) world would tank. There are a number of reasons that can be attributed to this strong showing Key measures for Hawke’s Bay as at mid-2021: •

Unemployment decreasing from 4.1% to 3.2% over the past 18 months

Regional economy ranking is up 9 places to 2nd since pre-COVID

Retail occupancy is stable

Quarterly retail spending is up 7.0% on 18 months prior

New building consents in all categories is up 41%, (for residential specifically up 53% for past 12 months)

Median house price is up 35% in past 18 months

Hawke’s Bay commercial-industrial property values continue to show strong growth. Yields have trended down to all-time lows and therefore coinciding are higher asset values. Land values, including industrial, were tracking upwards in 2018-19 and since COVID have firmed further.

Hawke’s Bay retail occupancy has edged up to 94%, up 1 point on pre-pandemic and is now matching Q1-19 that is the highest retail occupancy level in six years since bottoming out at 90% in 2015.

The October $79.5m sale-and-leaseback of the T&G post-harvest operations, a 9.6 hectare property at 22 Whakatu Road sold with a 15-year triple net lease, shows that investment confidence from major players in the Bay is still strong. This sale to Property for Industry Ltd (PFI) reflects a 4.4% yield.

Hawke’s Bay physical stores retail occupancy 2019-2021 is displaying an improvement trend and very good resilience to COVID effects and online retail headwinds. Retail spending for 2020-21 is trending strongly up 13% to 36%.

Manawatu A commissioners’ hearing into plans by KiwiRail to designate land for a 177-hectare development to build massive rail yards, container handling and freight forwarding facilities on the outskirts of Palmerston North has recently concluded, bringing both excitement and uncertainty for those affected by the planned development. The $40 million investment from the Governments Provincial Growth Fund for the planning, designating and acquisition of land has meant that the dream is looking like being a reality sooner rather than later which Mayor Grant Smith has said “would unlock other opportunities, attracting more distribution and logistics companies to the region, which would need support from other trades and services”.

KiwiRail group chief executive Greg Miller believes the centre could attract $2b to $4b of additional investment to the region while the future employment numbers could see up to 2000 people working on site.

While these hearings have dominated Commercial headlines in the Manawatu recently, Commercial agents around the region have reported solid trading results over the past 12 months, with sales consistently breaking records and yields tightening, with some sales achieving yields more aligned to Auckland returns.

Government introduces law change

The government has introduced a law change which will which will affect commercial leases that don’t have an existing"no access in emergency", a provision requiring a fair proportion of rent and outgoings to be paid when a tenant has been unable to conduct their business due to the Covid-19 lockdown restrictions. Once the law is passed, it will be backdated to take effect from 28 September 2021. It is important to understand that most modern leases already have this clause and this only applies to older leases. What is worrying is that the Government believes it has the power to alter leases retrospectively. One of the common modern leases used by Property Brokers is the Auckland District Law Society lease (ADLS lease). Following the Christchurch earthquakes, the lease was updated to deal with

situations where a tenant cannot access the premises because of an emergency. The lease defines “emergency" as including an epidemic. Although the lease wasn't drafted with COVID-19 in mind, it clearly includes this epidemic. This means that landlords and tenants will need to try to agree on the amount of rent and outgoings that is fair. The next question is of course what is a “fair" proportion, and how is it calculated? There is no definition or guidance in the ADLS lease itself. There is also no case law on this clause, therefore there is no guidance from the courts to assist.
