Rate Reality Question:

Interest rates have been rising on a fairly consistent basis since the start of the New Year. What will this do to real estate prices and home sales?

Answer:

We do have the reality that interest rates have gone up. Buyers and sellers both benefit from the lowest possible rates and nobody likes more expensive mortgages. That said, a little perspective is in order. If interest rates have gone from 4 percent to 4.5 percent, then we have an increase that will impact monthly costs. For someone borrowing $200,000 the monthly cost will increase from $954.83 to $1013.37. That’s an extra $58.54 per month or $702 per year. Doesn’t an extra $60 or so per month mean that large numbers of homebuyers will drop out

of the market? According to Lawrence Yun, chief economist with the National Association of Realtors (NAR), each rate increase of .1 percent results in the loss of 35,000 home sales. This means that a .5 percent interest rate increase should result in 175,000 fewer sales. The catch is that maybe monthly costs will not go up. It’s perfectly possible to have a marketplace where mortgage rates rise but monthly costs remain the same or even fall. This can happen if demand is reduced and prices go down a bit. For example, at 4.5 percent a borrower can get a mortgage for $188,400 and still have a monthly cost of $955 for principal and interest. So far, at least, we haven’t seen sales fall off in 2018. Existing home sales for February were actually 1.1 percent higher than a year ago according to the National Association of Realtors. In today’s market the usual push and pull between home prices and mortgage rates largely plays second fiddle to the inventory shortage which widely impacts the country. While we might expect some price erosion as interest rates increase that’s going to be tough in most

markets because there is much demand and relatively few homes available for sale. We have had a long period of economic recovery since the worst of the mortgage meltdown but the problem is that all business cycles come to an end. The result is that some observers worry about inflation while others are concerned about the possibility of a recession. Meanwhile, at some point we will see an impact if mortgage rates continue to rise. As of early 2018 higher interest levels have not caused real estate sales to plummet or home prices to fall – as of February existing home prices had increased year-over-year for 72 straight months. Buyers are absorbing higher rates in most areas because that’s the price you have to pay to get into a marketplace with little supply and lots of demand.

W

hen you talk to a lender seeking a mortgage, you must reveal a complete picture of your finances, from how steady your earnings have been to whether you’ve accumulated credit card debt. Such financial intimacy can be unnerving, but professional ethics dictate that lenders keep the information private. Typically, all that real estate agents know about a buyer’s finance is what’s in a “prequalification” or “pre-approval” letter. Agents ask buyers for these letters, which say how much they’d be able to secure in mortgage, so that they home shop with serious intent. These letters are roughly accurate, provided the potential borrower was honest with their lender, and doesn’t make any May 11, 2018

significant changes to their financial situation before buying, notes Neil Caron of Freedom Mortgage. Now, though, when multiple buyers are vying to purchase a home, it’s not uncommon for the seller’s agent to request to speak to a buyer’s lender for more detail on just how “firm” financing really is. “We get these calls all the time,” says Ralph DiBugnara, vice president of Residential Home Funding. Before talking “we need their [the borrower’s] permission,” Caron says. Moreover, lenders shouldn’t be sharing specifics, like exactly how much a person earns, but only “broad strokes” DiBugnara says. “I might say he has a ‘great’ credit score or a comfortable

income-to-debt ratio.” Especially when a buyer offers more than the list price, he needs a strong profile, because it’s possible he would need more in down payment or get a mortgage larger than indicated in the letter, DiBugnara says. The amounts stated in these letters don’t always reflect the absolute limit a borrower has, Caron adds. Most purchasers give permission, DiBugnara says. “They say, ‘Tell them everything so I can get this[home].’” The exception is if buyers are still negotiating. “Then they might want me to say they’re strong, but nothing more,” so that sellers don’t know about a buyer’s ability to pay higher, DiBugnara says.
