Avoiding Mortgage Insurance QUESTION:

I have a reverse mortgage and my house has doubled in value since I bought it. The cash from the reverse mortgage has now been spent. I would like to get rid of my mortgage insurance, but my lender refuses to discuss this. In the meantime, I often receive letters from companies dealing with mortgages offering a new mortgage with no mortgage insurance. What can I do to get rid of my current loan and avoid mortgage insurance?

ANSWER:

A reverse mortgage is a negatively-amortizing loan. Because the borrower does not have to make payments for principal and interest, the size of the loan increases each month. The result is that the loan balance you have today is likely far greater than the original amount you borrowed.

A reverse mortgage lender wants borrowers to maintain mortgage insurance — typically provided through the FHA — because with such coverage it knows that it will ultimately get the loan fully repaid, either through the sale of the property or a payoff from FHA reserves. While forward FHA mortgages are doing great, reverse mortgages are not. In the fiscal year 2018, HUD reported that its reverse mortgage program — what it calls home equity conversion mortgages (HECMs) — had a “negative capital ratio of 18.83 percent and a negative economic net worth of $13.63 billion.” There are several questions: First, what is the fair market value of your property? Second, what is the loan balance for your reverse mortgage? Third, do you have equity? If you have sufficient equity, lenders will be very happy to refinance your property with a regular new (forward) mortgage. However,

refinancing may allow you to get rid of mortgage insurance but it may also raise a new problem. Right now there is no requirement to make monthly payments for principal and interest on your reverse mortgage. However, if you refinance, the lender will want to be paid every month. Do you have the income to make such monthly payments? An alternative idea is to refinance with a new reverse mortgage to avoid monthly principal and interest payments. However, this approach does not resolve the problem of mortgage insurance costs. Lastly, you might want to consider the sale of your property and then downsizing. Still undecided about renting vs. owning? The former is getting more expensive

It’s an age-old question that gets asked time and again by folks on the fence: Is it better to buy a home or rent? The answer, of course, has always depended on personal circumstances and market conditions. But lately, many experts say the verdict is becoming more evident. That’s because rent prices are through the roof in many metros. Rent values have risen for nine straight months and are up year-over-year in 49 of the country’s top 50 markets, per the most recent Zillow Real Estate Market Report issued at the time of this writing. Looking closer, the median U.S. rent increased 3% on an annual basis to $1,483 a month. Compare that to about $1,372—the national average paid monthly for mortgage principal and interest plus taxes and insurance, according to an HSH.com report issued in May. “Rents have continued to rise in numerous markets because of increased demand from in-migration, lack of housing supply, and robust job growth in a lot of cities,” says Dr. Vivek Sah, director of the Lied Institute for Real Estate Studies at the University of Nevada, Las Vegas. “Meanwhile, growth in home prices is expected to slow down due to abnormal growth reached in the last five years as well as more housing stock available lately.” The takeaway here is obvious, says Julie Upton, a San Francis6

co-based real estate agent for Compass. “Anyone who plans on staying in their property for five years or longer is likely better off buying a home today than renting,” she says. The reasons are multifold, the pros agree. First, when you purchase you have the opportunity to build equity—the portion you own, which is the difference between what your house is worth and how much you owe on it—which renting doesn’t provide. Second, your home will probably appreciate over time, further padding your equity. You may also qualify for tax write-offs like deductions on your mortgage interest. And you’ll enjoy the freedom to renovate, decorate, and entertain on the property, which a leased unit may not allow. “You don’t have to worry about a landlord increasing your rent every year, either,” Upton adds. Dolly Hertz, real estate broker with Engel & Volkers NYC in New York City, notes that purchasing a home can be a wise investment of borrowed funds, too. “Buying allows you to borrow a huge amount of money at a fixed low-interest rate for decades. Even if annual stock market returns are higher than those for real estate, you wouldn’t be able to borrow enough money to invest in stocks compared to the size of the mortgage you receive,” says Hertz.

Here’s an extreme, though fitting, for example: Say you invested $200,000 of borrowed funds in the stock market; that venture may yield, let’s assume, a 6% rate of return annually. But if you borrowed $200,000 and used it as a down payment on a $1 million apartment in Manhattan, you’d have the potential to earn 4 to 6% a year on that $1 million (not just on the $200,000), Hertz explains. (Of course, real estate returns can fluctuate, and there’s always a risk that you’ll lose money.) The best candidates for buying instead of renting are those with a stable job and considerable savings for a down payment (20% is needed for a conventional loan, but 0% to 3.5% down payment loans are available to qualified buyers through the FHA, Freddie Mac, Fannie Mae, the Veterans Administration, the USDA, and select lenders). “But anyone who lacks the down payment funds, is unsure of the job they’re in, or works in an industry that is cyclical or service-oriented—which thrives on a continued robust economy—is better off renting,” suggests Sah. To help you come to a more informed decision, “speak with a mortgage expert and tax professional, who can crunch the numbers and show you on paper exactly which option is right for you,” Upton says. When nest is nest egg: Downsizing for financial reasons Many eager pre-retirees obsessively track their 401K balances. Then, others who keep watch on their home’s value. Although no statistics define how many Baby Boomers poured a large share of their wealth into their home, thinking it would someday serve as their retirement nest egg, it’s not an uncommon scenario, says Jamie Hopkins, director of retirement research, Carson Group. Unlike retirees who can afford to “age in place” in their home, the house-rich face a difficult challenge: Selling their cherished home and moving to a less expensive place. The public generally holds low September 13, 2019

levels of “retirement income literacy,” according to a study Hopkins co-authored in the Journal of Financial Planning. Those who must move to meet retirement living expenses can’t afford mistakes determining when to move. Here, Hopkins provides some general advice: Focus on the costs of staying. Hopkins often sees people who willingly move a couple of years into retirement, since they then see that property taxes and other expenses can’t be sustained. “Getting to that emotional spot” is fine, Hopkins says, as long as savings aren’t seriously depleted in the interim. To spur a pragmatic mindset, try to

think of your home, not your castle, but intertwined in your total wealth. Don’t stall, hoping for a bigger sales price. Say you need a certain sum, that when combined with Social Security, will provide enough to retire in less expensive surroundings. “If you can meet your goals today by selling the house and downsizing, why to take the risk of waiting?” says Carson. Make an intelligent move. It might make sense to take a mortgage out on your next place, or maybe rent. Some sophisticated planning is needed, and consulting with an expert can help.
