Is DTI out? QUESTION:
I know lenders are concerned about borrower debt levels and yet a loan officer tells me that the industry would like to get rid of the debt-to-income requirement for mortgage applications. What does this mean?
ANSWER:
Before lenders will approve a mortgage loan application, they must verify that the borrower can repay the debt. There are various measures lenders use to justify a loan approval, such as credit scores, the loan-to-value ratio (LTV) and the borrower’s debt-to-income ratio (DTI). In general terms, the DTI cannot exceed 43 percent of gross monthly income. BUT, there is a vast number of exceptions to this standard. It does not apply to FHA, VA and USDA financing. And, at the moment, the DTI limit does not apply to “conforming” mortgages, the mortgage bought

Under FHA rules, as much as 31 percent of the borrowers’ gross monthly income may be devoted to housing costs such as mortgage principal, mortgage interest, property taxes, and property insurance (PITI). As much as 43 percent may be dedicated to housing costs plus other recurring debts such as auto loans, student debts, and minimum credit card payments. These standards raise several problems. First, Americans are taking on increasing amounts of non-housing debt. The Federal Reserve Bank of New York reports that such debt topped $4 trillion in the second quarter. Student debt and auto financing obligations are soaring. These debts mean many potential mortgage borrowers are well above DTI ceilings. Second, borrowers can offset DTI limits with

compensating factors such as high credit scores, significant down payments, lengthy employment in the same field, energy-efficient homes and strong reserves. Third, many loans are now originated with DTIs well above apparent limits. For the moment – at least – fuzzy DTI levels are not a problem. Average credit scores are at a record 706, says credit-scoring pioneer FICO, while foreclosure levels are microscopic. The system is working. The big worry among lenders is that the rules for conforming loans might change if Fannie Mae and Freddie Mac are no longer under government conservatorship, something now being discussed in Washington. ome sellers certainly have a right to be nervous. After all, a lot can go wrong when trying to find a buyer and complete the transaction— from appraisal surprises to costly requests for repairs to buyer contingencies inserted into the contract. But new research suggests that uncertainty, particularly about price and timing, make a seller’s blood pressure rise the most. A recent survey of sellers by Zillow reveals that 95 percent regard some aspects of selling a home to be stressful. But the single largest sources of worry are not knowing if a property will sell within the desired window of time (as chosen by 56 percent), being unable to sell for their desired price (53 percent), and fears of an offer collapsing (52 percent). to time the sale of a current residence with the purchase of a new home (51 percent), maintaining a market-ready home (43 percent), and the need to vacate the property for open houses and tours (39 percent). Rick Albert, a broker associate with LAMERICA Real Estate in Los Angeles, says all of these concerns are normal and warranted. “It’s totally understandable to feel excess stress as a seller. For most people, this is the biggest financial investment of their lives. They want to make sure their investment pays off. And this is especially stressful if they are trying to get into another home and need this one to sell to make that happen,” he says. “There are a lot of moving parts.” David Dubiansky, Realtor with Tampa-based Smith
& Associates Real Estate, isn’t surprised unknowns like price and timing top the most stressful list. “Sellers who need to buy another home know they must get a certain price for their current home; if the offer on their home for sale falls through, the reality is that the offer on their next home will most likely fall through, too,” says Dubiansky. But just because it’s normal and common to feel pressure, it doesn’t mean that you can’t reduce that tension and feel better about the experience. “Much of this stress is unnecessary because the seller actually does have a lot of control over things like how long it will take to sell and what the home will likely sell for,” says Michael Edlen, a broker associate with Coldwell Banker Residential Bro-
kerage in Pacific Palisades, California. To cut your level of stress, work closely with your agent. “Ask your agent to thoroughly explain what to expect within your market, including probable scenarios likely to occur, and strategies you can pursue to stick to your desired schedule,” suggests Edlen. Count on staying in touch with your agent regularly regarding your home’s activity, too. “Hold your agent accountable in terms of what marketing efforts they are doing each week to make sure they get your home in front of as many people as possible,” Albert urges. Additionally, “get a prelisting inspection, and make as many of the repairs as possible before you go to market,” advises Lilli Schipper, vice president of The Collection Realty in Fort Lauderdale.
