Refinancing your mortgage? Question:

With rates so low, we naturally want to refinance but have a problem. We only owe $36,000 at 4.25% on our home. No lender seems interested in our business. At the same time, we have a rental property. It’s worth about $475,000 and has $125,000 in outstanding debt at 4%. Even that loan is not drawing a lot of lender interest. What can we do to refinance these mortgages at today’s rates?

Answer:

Mortgage lenders -- like the rest of us -- need to make money. To refinance your two loans individually will require two sets of fees, and the cost/benefit associated with refinancing the smaller loan is unlikely to be attractive to either you or a lender. It costs a lot of money to originate a mortgage. In the first quarter, according to the Mortgage Bankers Association (MBA), the typical loan amount was $276,291. The Association reports that total loan production expenses -- commissions, compensation, occupancy, equipment, and other production expenses and corporate allocations -- averaged $7,982 per

loan. You can see the problem. Refinancing a $36,000 mortgage with an oversized cost is a no-go. The larger loan, the $125,000 mortgage on the rental property, is a far better refinance candidate. However, there’s an alternative approach. Refinance the investment property for $161,000 ($125,000 + $36,000). This is possible because the rental unit has a lot of equity. When you compare $161,000 in debt with $475,000 in fair market value, the loan-to-value ratio is 34%. Then, as a condition of the loan, have the closing agent pay off the smaller loan from the distribution of funds at closing. This will assure the lender that the money is being used for its intended purpose. Let’s look at some rough numbers. • $125,000 @ 4% gives you a monthly cost for principal and interest of $596.77. • $36,000 @ 4.25% costs $177.10 a month. • Total monthly expense = $773.87. Alternatively, $161,000 @ 2.75% costs $657.27 a month for principal and interest. You save about $116.60 a month with a

combined loan, plus your home is mortgage-free. Lenders today are not thrilled with cash-out refinancing, especially when home equity lines of credit (HELOCs) or second loans are involved. However, there’s a lot of equity in this rental property, and the loan-to-value ratio (LTV), in this case, is well within loan guidelines. You’re replacing one first mortgage with another -- lenders like that. Also, you represent less risk to the lender because your monthly costs will decline. The remaining question is whether you will keep the rental property long enough to recover the new loan costs through the refinance monthly savings. According to the VA, you should be able to recover refinancing costs such as fees, closing costs, and expenses (but not taxes, escrow, insurance, and like assessments) within 36 months. Or, “you can request a mortgage modification with your lender to reduce the interest rate on your current loan without going through the whole refinance process,” recommends Claire Toth, vice president at Point View Wealth Management in Summit, New Jersey. “A modification likely won’t reduce your mortgage rate as much as a full refinance would, but the benefits can outweigh the avoided costs.” 5
