Markets Volatile Amid Political Turmoil The past month has been a volatile one on the forex markets mainly due to a hectic political and economic calendar on both sides of the Channel

reece received more emergency liquidity funding in the shape of another loan from the European Central Bank (ECB), removing any short-term fears of an imminent default in May. This cannot continue forever, and a longer-term sustainable solution remains elusive. There was renewed optimism in Greek repayments as a result of an intervention by European Commission (EC) Jean-Claude Juncker. He outlined a much more favourable deal to the Greeks, as it would delay austerity measures, but still require the government to push through labour market reforms. The deal would grant Greece around €5bn in June, in time for it to meet repayments to the IMF totalling €1.5bn. The Greeks met their May payments of €750m to its creditors, although concerns still hover over whether they can come up with the funds for future payments totalling €6.7bn in June and July. German politicians have kept up the pressure to implement reforms in Greece with warnings that a third aid package would not be on the cards unless the Greeks made some changes. Now the election is out of the way, we are sure to see the spotlight shift back to the continent and Greece’s ongoing woes. The surprise UK General Election result saw Sterling rally, as markets received the outcome they had been hoping for, even if only in their dreams. At one stage, a majority Conservative government was a 20/1 long shot, and it was still only the third most likely outcome according to bookmakers after the exit poll had been released. Even without the Scottish annihilation of the Labour Party, the Conservatives would still have won a majority, and the resignations that followed were inevitable. Financial markets have taken comfort in the fact that the business friendly Conservatives have returned to Number 10, buoyed by renewed confidence that the UK recovery will continue and that the kinds of economic policies that will see over the next 5 years

After the ‘uncertainty fog’ surrounding the Election lifted the Bank of England Governor Mark Carney took a cautious stance at the Quarterly Inflation Report (QIR), focusing on the risk factors facing the British economy and the perils of raising interest rates too soon. Specifically he singled out Sterling’s performance against the Euro as a headwind facing inflation growth and that its strength was “relevant” for the path of interest rates. Additionally, in a nod to Conservative campaign promises, Carney noted that the Bank of England was conscious of the impact of fiscal policy on economic growth and that it would adapt policy to accommodate any material changes announced at future government reports. The Bank of England’s Monetary Policy Committee (MPC) cut its GDP growth forecast for 2015 to 2.5% from 2.9% which they forecasted during the February QIR. The change in expectations largely attributed to the drag of a persistently stronger Sterling and a softer outlook for house building and labour productivity. UK deflation has finally arrived in the UK for the first time since the 1960s, but economists are almost unanimous in saying it will be temporary. The QIR noted that while it would remain muted in the short term, inflation is likely to turn positive towards the end of the year. Inflation – as measured by the year-on-year change in the consumer price index (CPI) – was -0.1% in April. The last time inflation was this low, the price of a loaf of bread was 4.8p and milk was a mere 3.3p a pint. Chancellor George Osbourne welcomed the UK’s deflation suggesting that lower prices were good news for family budgets but not so good for investors looking for a UK rate rise. Meanwhile, some are concerned that inflation could rebound quickly. Concerns are that once short term factors, such as the fall in the oil price come out of the equation, it could overshoot the 2% CPI target and climb back up near to pos-

sibly 3% by January. This would be good for Euro buyers as an interest rate rise will cause the Sterling to surge. Meanwhile, the Eurozone has escaped deflation official figures confirmed, suggesting inflation was 0.0% in April. Four months of weak inflation finally turned negative late last year following a sharp drop in global oil prices. The ECB launched a major bond buying programme in March inorder to inject cash into the economy and boost spending. It hopes that QE will bring inflation back to its target of close to, but still below, 2%. However, the upturn in inflation appears to be largely due to oil prices reversing their recent decline. Another factor that could cause inflation to pick up is the Euro’s exchange rate. The weakening Euro, which has depreciated around 20% against the Dollar since March 2014 and similar levels with Sterling, will likely push up import prices contributing to higher inflation. With house price changes still around 0% in Spain, it is not unexpected that now around 48% more Brits are searching for property in Spain than they were a year ago. With GBP/EUR hitting levels of 1.4000 and above last month, many Cambridge clients have been putting forward contracts in place, taking advantage of the 8-year-high Sterling strength.
