Like a CEO, a home builder relies on a number of workers to get the job done right. The builder must understand all of the home’s complex systems and know enough about each contractor’s trade in order to coordinate this skilled team to build and sell a quality product. Some home builders develop the land on which the homes are built. In this capacity, they act as the land surveyor. They look at a piece of land to determine whether it complies with zoning regulations, environmental restrictions, and whether it is suitable for development. You write about the advantages of prepaying fixed-rate mortgages but not the benefits of paying ahead with adjustable rate mortgages. I have prepaid my ARM over time and now enjoy far lower monthly costs because of less principal and lower rates. Why not encourage more people to take this approach?

ANSWER: You raise an important point. ARMs can be attractive for some borrowers, and prepaying such loans can be advantageous. You understand and have taken advantage of ARMs, as rates have largely declined over time. You have also prepaid your loan, which is generally a good thing. The issue faced by many borrowers is different. The savings rate in the U.S. is less than 4 percent. In many cases, tough economic times make prepayments difficult. ARMs in general shift the risk of inflation from lenders to consumers. That’s not a problem at this time, but it could be in the future if rates rise and payments go higher. For instance, as this is written, 30-year fixed-rate financing for well-qualified borrowers is available below 3.5 percent. That’s near the historic low for mortgage rates – but what if rates go higher? The fact is that rates can plainly go up: In 1982, mortgage levels were above 14 percent. For those with fixedrate mortgages, rising interest levels are not a financial threat. But for ARM borrowers, higher monthly costs can make ownership difficult if not impossible, especially for households where jobs have been lost or income has declined. If ARMs seem enticing, then look at FHA, VA and conventional ARMs. Such loan products have rate caps to prevent payment shock and prohibit prepayment penalties. The catch is that rate “caps” do not mean monthly costs cannot rise, only that they cannot rise above certain limits. If the thought of bigger payments for principal and interest seems unsettling, then stick with a fixed-rate mortgage – it’s a bigticket hedge against inflation.

ncle Sam isn’t the only one who has to try to pay off his debts and avoid going off the fiscal cliff. Prospective homebuyers seeking a mortgage loan also need to get their finances in order and better manage monies they owe to creditors. When applying for a mortgage loan, borrower candidates face more scrutiny today than in years past. Lenders carefully assess creditworthiness and ability to repay the loan by looking at income, credit score and history, employment history, tax returns, bank statements and debt. Those with large amounts of debt have a hard time getting affordable interest rates, and they may struggle to find a lender who is willing to give them a mortgage. Consequently, it’s important to take inventory of your financial status prior to shopping for a mortgage, says Doug Lebda, founder, chairman and CEO of Lending Tree, Charlotte, N.C. “You’ll want to assess your debt and prioritize payments and amounts,” Lebda says. “Having maxed-out credit [cards and accounts] rarely sits well with lenders. Ideally, you’ll want to pay down as much as possible while remaining current on your payments. This means paying more than the minimum payment on your bills, paying bills before they are due and getting a copy of your credit history so you can investigate and correct any outstanding debts or incorrect charges.” Potential homebuyers should check their credit reports – available from each of the three nationwide creditreporting agencies, Equifax, Experian and TransUnion – for no charge every 12 months at AnnualCreditReport.com. If there are inaccuracies or errors, contact the creditreporting agency and the information provider; the Federal Trade Commission offers more tips on how to dispute credit errors at www.consumer.ftc.gov. “You’ll also want to talk to a mortgage broker to get pre-qualified to determine what your debtto-income ratio is and then decide if you need to pay down some balances so you can purchase more house,” Upshaw says. Lebda says that the standard debt-to-income ratio when determining a person’s “lendability” is 28:36, meaning that 28 percent of total monthly income (before taxes) can go toward the mortgage payment and 36 percent of total income can go toward the total monthly debt. An acceptable level of debt is approximately 8 percent of total pre-tax income. Additionally, potential homebuyers must understand how much they can afford before hunting for a mortgage. It might sound too simple to be true, but the key to debt reduction is simply not spending more than you have. Credit cards make it too easy to break this rule, so Lebda says, “Consider reducing or discontinuing the use of your credit cards until you can comfortably manage a zero to low card balance.” Lastly, remember that you’ll need cash available for a down payment. A minimum of 20 percent of the cost of the home is usually required, so make sure to set aside some money in your rush to pay down debts.
