President’s Message Mike Kinning HBAL President The Santa Cop Project was a huge success! Thank you to those who contributed through donations, advance preparations or at Lincoln Northeast High School. Your efforts make a difference and are greatly appreciated! The arctic cold came early this year. Please be safe when working or playing in the cold and also when using temporary heat at your job site or home. An additional and unnecessary challenge due to fire, loss of electricity or lack of fuel is not needed this time of year. If you have not RSVP’d for the December 4th HBAL Christmas Party yet, I encourage you to start the season off with a little fun as we are entertained with the magic of Joe Cole. The Lincoln Home Builders Care Foundation will be conducting its annual Reverse Raffle where $25, gives you the chance to win $1,000. It’s sure to be an evening with great food and fun with friends! Joe Cole, a regular entertainer at the Upstream Brewery, created his stand-up act during his final days in college and began performing for the corporate world. In 2001 Joe had his first magic competition in New Orleans with magicians around the world and with his act received, “Best Close-Up Magician” and in 2002 received the “Most Original Act” award in New York City. Since then he has performed at the prestigious Magic Castle in LA where only the “best of the best” are invited to entertain. www.joecolemagic.com

• The reverse raffle is a raffle but backwards. • You purchase a number from 1 to 200 for $25. • Throughout the evening, numbers are drawn. As each number is drawn, it is removed from the display, eliminating the person who purchased the number. • As the evening progresses and we arrive at the last three remaining numbers listed on the display, we will invite the contestants to join together on stage until the $1000 winner is determined!

On the surface deflation sounds wonderful. Rather than rising prices, deflation results in declining prices. In this way, purchasing power rises, effectively giving everyone a pay raise. Better yet, deflation is accompanied by near zero interest rates making borrowing cheap. What on Earth could be better! It turns out, almost anything. When people expect falling prices, they wait as long as possible before making large purchases, such as a car or a house because the longer you wait the cheaper the item becomes. Similarly, deflation breeds a strong desire on the part of households and firms to hold cash as it continually appreciates. By contrast, inflation creates an incentive to spend since cash falls in value over time. Deflation is not simply falling prices, which can be good, but is also characterized by falling wages, not so good. In a deflationary environment, due to a lack of demand for goods and services, firms fight for market share by slashing prices. By doing that, total revenue falls, forcing firms to pay workers less. However, since reducing wages of existing employees is hard, companies first hire fewer workers, then lay workers off, which leads to stagnant wages and eventually rising unemployment, which forces workers to accept lower wages. Deflation also creates a reluctance to borrow, since loans have to be repaid in future dollars that are worth more than those borrowed. Think about it - if you have a mortgage payment that is $750/month and inflation is 4%/year and your income keeps up with inflation, your mortgage payment becomes a smaller and smaller percentage of your monthly income. But if deflation is 4%/year and your income falls by that amount each year, that $750 mortgage payment can quickly loom large and dramatically crimp spending. •Fireplaces •Natural Stone •Sand •Masonry

As a result, borrowers find that the real amount of their debts rise over time. In response they save more to compensate and in the process spend less. Of course, lenders are better off, but they do not increase their spending by as much as debtors decrease theirs. As a result, overall spending levels decline more. Exacerbating this problem, in a deflationary economy banks have little incentive to lend, as the only way to entice borrowers is to offer negative interest rates. But in this case, the more banks lend, the more they lose. As a result, banks do little lending, firms struggle to grow and many of both fail, causing wages to fall. In the end, consumers buy little more than essentials and everyone holds on to as much cash as possible. Not a pretty picture. Lastly, deflation makes it essentially impossible for central banks to set interest rates low enough to stimulate demand. While central banks can set rates at 0%, it’s hard to get below zero. With inflation of 3%, a zero interest rate is a -3% real interest rate. But with -1% deflation, a central bank would have to offer an interest rate of -2% to achieve the same -3% real interest rate. While theoretically possible it’s impossible in practice. Because of chronic falling wages, reduced spending and limited lending, deflation is something to be avoided. Once it takes hold, it’s inordinately difficult to get rid of. Japan has been struggling with deflation for decades and is now employing desperate measures to eliminate it, with limited success and high costs. We don’t want to wind up like Japan. New Code Cost Requirement Benefits Builders and Buyers In a big win for NAHB and the home buyers we represent, the International Code Council (ICC) has taken a significant step forward in ensuring that code change proposals come with price tags. In its press release today announcing the opening of the 2015/2016/2017 code development cycle, ICC also announced that it will require all advocates to include the costs associated with any proposals introduced along with the paybacks, where appropriate. It’s exactly what NAHB Chairman-elect Tom Woods asked for when he addressed the ICC board on Sept. 29 and called on code change proponents to provide “quantitative information regarding the magnitude of the expected increase in construction costs.” In an official statement lauding the ICC ruling on cost estimates, NAHB Chairman Kevin Kelly said: “NAHB commends the ICC for approving this landmark ruling that will require all code change proposals to include cost estimates. By acknowledging that costs are an important factor in determining the merit of code change proposals, this will make the building codes process more cost-effective and affordable. In turn, this will help keep housing costs down, enable builders to construct more energy-efficient homes and allow more young families to enter the new home buying market.” This issue has been an important concern for NAHB members, as noted in this recent Eye on Housing blog. To learn more about the ICC and the code development process, NAHB has provided a code toolkit that includes suggested amendments to make the latest versions of the 2015 family of ICC codes more affordable and practical. FHA Finances Back in Black The Federal Housing Administration (FHA) released on November 17 an annual report to Congress that shows the agency’s balance sheet has moved back into the black for the first time since 2011. The report shows the FHA Mutual Mortgage Insurance Fund gained nearly $6 billion in value over the past year and now has a net positive balance of $4.8 billion and a capital ratio is 0.41%. “This year’s report shows that the fundamentals of the fund are strong,” said HUD Secretary Juliàn Castro. “Over the past five years, FHA has taken a number of prudent actions to restore the fund’s fiscal health. This is positive news for the economy and the millions of American families that count on FHA.” Commenting on the report, NAHB Chairman Kevin Kelly said it is “an encouraging sign as the agency seeks to grow its capital-reserve ratio to the congressionally mandated 2% level. Stabilizing home values, falling foreclosure rates and a firming job market should keep the fund on an upward path. Eye on the Economy: Tracking Progress on the Housing Recovery
Tracking Progress on the Housing Recovery The economy and the housing market continue their gradual march back to normal. The national NAHB/First American Leading Markets Index (LMI) rose to .90 in the third quarter from .89 in the second quarter. The index measures how close every metropolitan area is to its last normal level of single-family housing permits, employment and house prices.
With respect to construction, total private residential spending in September increased over the revised August estimate to a seasonally adjusted annual rate of $349.1 billion, a 0.4% monthly increase. Singlefamily spending increased 1.1%, multifamily spending decreased 1.0% while home improvements spending fell 0.3%.
The LMI has three components, and two of them were responsible for the increase. The single-family permit index rose from .43 to .44, meaning total permits issued in the past three months were at 44% of the last normal period, which was 2000-2003. Home prices also rose to 1.3 from 1.27, which means house prices are 30% higher than the average in 2000-2003.
On a three-month moving average basis from September 2013, single-family construction spending increased 9.7% and multifamily construction spending increased 33.8%. In contrast, over the same period private construction spending on home improvements decreased 13.8%.
Employment was the only component that did not change: It remained at .95, meaning the last 12 months’ average employment was at 95% of the peak employment levels of 2007. Of the 350 metro areas with their own LMI, 59 have a value at or over 1, meaning they have recovered and moved on from their last normal state. Seven metro areas were added to this list in the last year. The recovered markets are dominated by energy-producing areas, with 15 in Texas, 8 in Louisiana and 3 in North Dakota. Smaller metro areas with universities or military bases have also done well. While the employment component of the LMI did not change, recent job news has proved positive for housing. According to the most recent BLS data, total non-farm payroll employment grew by 214,000 on a seasonally adjusted basis in October. After upward revisions for September and August, the economy added 673,000 positions over the last three months. In the separate household survey, the national unemployment rate fell from 5.9% to 5.8% in October. However, real wage growth continues to lag, posting only a 0.1% pickup in October after a 0.2% decline in September. In October, home builders and remodelers added 8,000 jobs to the residential construction sector on a seasonally adjusted basis. Over the last 12 months, the industry has created 131,000 jobs. Employment growth for the sector has been steady recently, adding on average just a little more than 10,000 jobs per month over the last six months.

One area of the market that is doing well is senior housing development. The single-family 55+HMI jumped nine points from the third quarter of 2013, to 59—the highest third-quarter reading since the inception of the index in 2008 and the 12th consecutive quarter of year-over-year improvements. All three components posted year-overyear increases: present sales, expected sales for the next six months and traffic of prospective buyers. One factor helping explain the continued strength in the 55+ housing market is the slow but consistent rise in home equity, releasing some of the pent-up demand from older householders who had been sidelined due to their inability to sell their existing homes at an acceptable price. Underlying recent gains for housing has been solid growth in economic output, which expanded at a seasonally adjusted annual rate of 3.5% for the third quarter: down from the 4.6% rate in the second quarter but still respectable. The slowdown is no surprise given the rapid pace in the second quarter, driven in part by a bounce-back from the decline in the first quarter. The real question is whether the momentum of the third quarter can be sustained. Key drivers of growth—personal consumption expenditures and business fixed investment—slowed, while more volatile sectors—net exports and national defense spending—made outsized contributions to growth. Household balance sheet gains of recent years plus improvements in the labor market are now helping consumer credit expansion. For instance, over the course of the third quarter, consumer credit outstanding expanded at a seasonally adjusted annual rate of 6.6%. Nonrevolving credit outstanding grew faster over the quarter at 7.9%, while revolving credit outstanding rose by 3.0%. Growth in the student loan category remains a concern for first-time home buyers. Other industry headwinds persist. For example, a new NAHB industry survey indicates remodelers continue to face some labor shortages. Although shortages were apparent in many job categories, they were particularly acute in the three categories of carpenters: 72% of remodelers reported a shortage of finish carpenters, and 30% said the shortage was serious. Business lending is also a factor determining the pace of the housing recovery. According to the most recent Federal Reserve Senior Loan Officer Opinion Survey, demand for loans secured by multifamily residential properties strengthened on net over the past three months of 2014, particularly at smaller banks. However, lending standards for loans secured by multifamily residential properties, a measure of loan supply, tightened on net over the past three months of 2014 as the multifamily construction expansion continued. In analysis news, NAHB released a new study examining residential energy use. Among the findings, single-family and multifamily homes built in the previous 10 years accounted for just 3.2% of the energy consumed in the U.S. Newer homes are larger, but over the long run the effects of increased efficiency offset the extra square footage, so that homes built since 1999 tend use the same to slightly less energy than homes built before 1950. The research also finds that energy use is determined by household behavior, including appliance use. Lastly, NAHB analysis showed that over the past year the rate of house price growth recorded in the U.S. places it in the second quintile globally.
