With our tight supply of existing homes available for sale, more people are choosing to buy a newly constructed home these days.
In fact, according to a recent report by the National Association of REALTORS®, newly built homes now make up about 30% of the current housing market nationwide, up from the traditional 10% to 20%. As more buyers turn to builders, would-be homeowners need to know how their costs might increase over time – even after just a year or so.
And property taxes can be a big part of that. According to another study, this one released last year from Real Estate Witch, property taxes were the most common regret among new homeowners, surprising 33% of those surveyed.
With newly built homes, property taxes can change substantially after you buy the home, in part because initial tax rates are often based on estimates. This was the subject of a recent story by CNBC, which noted “that can be jarring for homeowners who already stretched their budgets to afford a home in the current market.”
When lenders qualify someone to buy a home, they factor in the principal, interest payment on the mortgage, the cost of homeowner’s insurance and property taxes. But unlike an existing or previously owned home, experts point out that a newly built home has no tax bill because there’s no house to assess yet. Instead, the CNBC story pointed out, “mortgage lenders will often use an older tax rate from the area or an estimated tax rate to calculate the owner’s monthly payment.”
The calculation is going to vary by lender, the story added. Some lenders take 1% to 2% of the sales price of the home for property taxes, while others multiply one-third of the sales price by the local tax rate to determine estimated taxes.
Keep property taxes in mind when budgeting for new home
“Initially, the homeowner will typically pay the estimated property tax rate into escrow,” the story explained. “Depending on the local tax assessment cycle, the county office will eventually assess the value of the new house to determine the actual property tax rate.”
The story quoted Melissa Cohn, a regional vice president at William Raveis Mortgage, saying that “all counties reassess a property’s taxes – it depends on when.” While some places may differ on frequency, she said, “If it’s new construction, they always reassess.”
At that point, if the homeowner has an escrow account, they may find out that they have a shortage, owing more property taxes than they expected.
If the homeowner can’t pay the taxes in a lump sum, the lender usually pays what’s owed, with the homeowner paying back the lender through an increased mortgage payment to make up the difference.
To minimize such sticker shock, the CNBC story shared some helpful tips:
Do more homework to understand how much you could be paying in property taxes in a year.
If you’re looking to buy a home in an unfamiliar place, find out how often the county reassesses property taxes in that area and how the reassessment formula works.
Consider talking to a local loan officer who understands the local area.
Look up new homes in that neighborhood with similar square footage that have been around for at least a year. Experts suggest you can check the property’s address on a real estate or government website and get a ballpark estimate of what your taxes might be on the home you’re considering. Keep in mind that the taxes you see listed online are what the current owner pays, not necessarily what you will pay.
