Why affordability could be a red flag for housing recovery

In a lot of ways, real estate today should be a buyer’s paradise: Property values remain at or below their historic affordability levels in most markets, lenders have $2 trillion in excess cash available to lend, and foreclosures have fallen to levels last seen in 2006. So why have home sales stalled in recent months? A real estate market that should be flying high is instead a real estate market that’s faltering. This isn’t the way the script should read. If things are seemingly so good, then how come we’re not seeing more home sales? The explanation is complex, but the short version is this: Incomes are down in many markets. Prices and mortgage rates — which should be hugely attractive to large numbers of buyers — are simply off-limits because paychecks are smaller. Worse, we’re not selling a lot of homes to first-time buyers, and that could mean housing woes for years to come. We usually think of the income-vs.-cost problem in terms of absolute affordability — think the 30 percent that a Depression-era grandparent might advise as the maximum percentage to be spent on housing — but that’s not quite the right measure. If you look at affordability through this absolute lens, you often get the wrong result because markets vary enormously. The better approach is using a relative affordability measure that compares a market or micromarket to itself rather than other markets. For instance, the percentage income sufficient to buy a home in Omaha is unlikely to work in San Francisco. This is not a problem if you live in Omaha, but it’s a very big issue if you move to California and attempt to spend the same amount on housing as in Omaha — even given that the median household income in San Francisco is 45 percent higher than in Omaha. Our analysis of relative affordability from January 2000 to May 2014 in more than 1,000 counties nationwide

found that in Douglas County, Nebraska (where Omaha is located), the historical norm for percent of median household income needed to buy a median-priced home is 17 percent, while in San Francisco County it’s 75 percent. People want to live in San Francisco so bad that they’re willing to fork over a much bigger chunk of income to do so. The national average over the last 14 years is 19 percent of median household income needed to buy a medianpriced home. Another way to look at this is to use Massachusetts Institute of Technology’s living wage calculator. With this device we can see that it takes $18.64 per hour for a household with two adults and two children to make it in Douglas County, Nebraska. In San Francisco County, the same couple needs $25.44 per hour. For our purposes, affordability issues raise two issues: First, we want communities to be affordable because without affordability you soon run out of teachers, first responders and a thousand other professions on which we all rely. Second, when affordability sags, you have fewer first-time homebuyers — and that means trouble. First-time homebuyers and affordability The data plainly show that home sales at the lower end of the price spectrum — the place where you are most likely to find first-time purchasers — have fallen through the floor. It’s the clearest demonstration of a first-time-buyer affordability gap to be found. In terms of real estate, the big affordability issue is that if first-time buyers are not purchasing homes, then moveup sellers can’t sell. If they can’t sell, they can’t move, and the next layer of owners with still-higher-priced homes cannot market their properties. There is a domino effect felt through the housing market when sales to first-time buyers slow. How did things get so strange, and what does it mean to buyers, sellers and investors? Let’s look at some specifics. (continued on next page) February 2015 — 9

Home prices A better option than looking at national trends is to examine smaller pieces of the puzzle. For instance, the National Association of Realtors has a quarterly review of metro prices. Its most recent review of metro home prices looked at values in 170 metropolitan statistical areas and found that in the first quarter prices rose in 125 metro zones — and fell in 45. But home price appreciation is slow. We found that home price appreciation slowed compared to a year ago in 65 percent of the metro areas we tracked in our July sales report (119 out of 183 total metro areas). Yes, home values have risen during the past year in most markets, but the more important point is that real estate values have yet to reach the previous peaks in most areas. The Federal Housing Finance Agency says that home prices rose 0.4 in May but remained 6.5 percent below the high-water mark seen just before the brunt of the mortgage meltdown hit. The affordability result: Home values remain depressed when compared with past highs. Mortgage rates Lender vaults are stuffed with cash. According to one estimate, banks are now sitting on $2 trillion in excess funds, and the predictable result is that mortgage rates have stalled. Freddie Mac says that at the end of July, the typical 30-year fixed-rate mortgage was priced at 4.12 percent. Back in April 2007, mortgage rates for the same loan stood at 6.18 percent. The rate differential is huge. Borrow $200,000 at 4.12 percent, and the monthly cost for principal and interest is $958.72. At 6.18 percent, the monthly expense is $1,222.34. The affordability result: In today’s world, people worry about rates in the 4 percent range because they’re “higher” than the record-low rates seen in 2012, when interest levels reached a 65-year low. However, the more important point is this: According to Standard & Poor’s, the average mortgage rate during the past 40 years has been 8.6 percent. Today’s rates reflect a discount of better than 50 percent. Income 10 — Distinctive Properties

It follows that if home prices are down from 2007 and mortgage rates are half off, then affordability should be soaring, but that isn’t the case. The problem is that incomes are down in this market filled with great real estate deals and cheap financing. If you had a household income of $51,017 in 2012 — the national average — you earned 9 percent less than the typical household in 1999. In terms of buying power, it takes $1,430 today to purchase goods and services worth $1,000 in 1999. Our analysis of median household income data at the county level shows that median household incomes decreased between 2008 and 2012 in real terms in 43 percent of the nation’s more than 3,100 counties. Among all counties, even those with increasing income, the average change in income between 2008 and 2012 was just 2 percent. Meanwhile, the costs of goods and services as measured by the Consumer Price Index increased 9 percent during that time period, even as median home prices dropped 22 percent, according to our data. But since 2012, home prices have bounced back and risen 22 percent as of July 2012, while the CPI has risen 3 percent during the same time period. Median income data is available only at this time through 2012, but it’s unlikely that incomes have jumped 10 percent over the past two years — after rising just 2 percent in the four years between 2008 and 2012 — enough to catch up with the overall 12 percent rise in the CPI between 2008 and July 2014. The bottom line: Consumers now need to spend more of their income on other goods and services and have less left over for housing than they did prior to the Great Recession. And the place where you most clearly see the impact of reduced affordability is with first-time homebuyers. NAR says that first-time buyers in June represented just 28 percent of all existing-home purchasers. That’s down from past levels of 40 percent or so. The core barrier to greater real estate sales has nothing to do with either home prices or mortgage rates. They’re demonstrably affordable. Instead, the problem has to do with jobs and income. Simply put, we don’t have enough jobs; the jobs we do have don’t pay enough; and the result is that homeownership levels are at the lowest point in 19 years, according to the U.S. Census Bureau.

‘Old’ reasons to buy a home that are still valid

by Hank Bailey Jan 6, 2015 Hindsight is 20-20, as they always say. About four years ago, I read a Wall Street Journal article, “10 Reasons to Buy a Home,” in which the author, Brett Arends, proclaimed, “Enough with the gloom and doom about homeownership.” What things did he say in 2010 that is still are valid today, and what do we need to be telling our buyer clients in 2015? 1. Mortgages are still cheap. In his 2010 post, Mr. Arends noted, “You can get a 30-year loan for around 4.3 percent. What’s not to like? These are the lowest rates on record. As recently as two years ago they were about 6.3 percent. That drop slashes your monthly repayment by a fifth. If inflation picks up, you won’t see these mortgage rates again in your lifetime.” Well, according to Wells Fargo, the 30-year fixed rate as of 12/18/2014 was 4.0 percent. A 30-year FHA mortgage is 3.875 percent! 2. Your buyer will save on taxes. Mortgage interest can be deducted from your income reducing your tax liability. Real estate taxes are deductible. Based on current tax law, when you sell up to some pretty lofty thresholds, gains on your primary residence are taxfree! 3. “It’ll be yours.” If you have never leased a property before, and that probably is few of us, to be able to go get a dog, paint the walls how you like, renovate that one eyesore room in the house any way you like it, and do what you want with your house, is all simply part of that American dream! 16 — Distinctive Properties

4. You’ll get a better home, and it won’t cost you as much to buy as it might to lease! Mr. Arends noted in 2010, “In many parts of the country, it can be really hard to find a good rental. All the best places are sold.” Good example: In one of our most competitive markets based on school district, there are 220 homes on the market for sale right now, and only four for lease! There is simply not that much opportunity to lease and get into this desirable area of the market. Regarding affordability today, Zillow just came out with its latest affordability index, which noted that renting is half as affordable in the U.S. compared to buying. 5. Sooner or later, the market will clear. This seemed to be hopeful thinking to some in September of 2010, but I found some data that suggested if you had bought a home in 2010, your appreciation based on the CaseShiller index would have been a little over 12.5 percent. If you had waited a few months from the publication of this post in the Wall Street Journal and bought early 2011, your total gain today would be over 20 percent. Real estate is a long-term investment. Just like that retirement plan contribution that you forget about for the next fifteen to twenty years, what appreciation your house goes through next month, next quarter or next year pales in comparison with where it will be five years down the road and beyond! Clearly, in 2015, homebuyers still have plenty of reasons to buy. With the market clearing up since 2010, it would seem a safe short-term bet in 2015, and it has always been a great long-term investment to buy a home!

Bogue’s Bulletin Board The Return of Home Equity The number of California homes with negative equity, when outstanding debt is greater than the market value, dropped from over 2,500,000 in 2010 to just above 500,000 at the end of 2014. During the same period, from December of 2010 to December of 2014 the median home in Napa County increased 66% from $318,000 to $531,000 according to local Multiple Listing Service data. So what does this mean for Napa County homeowners? The rising tide of home values over the last four years has saved many threatened by foreclosure during the Great Recession and those with less debt to begin with have increased the equity in their investment. Nowhere is this more evident than in the return of the Home Equity Line of Credit (HELOC) now being offered by banks and finance companies. Unlike the pre-Recession days when “home equity” was being tapped like an ATM to purchase fancy cars and vacations, today’s borrowers are using the borrowed money to improve their homes and “adding value to their largest asset, not taking from it” according to a recent report by CNBC. While all mortgage originations rose in the third quarter of 2014, home equity lines had the largest increase at 17% above the previous quarter. Jobs and wages may not have increased nearly in proportion to the stock market, however home values and home equity increases have created a return of stored wealth to those fortunate enough to have survived the distressed sales and foreclosures. With the return of home equity lines of credit there are many opportunities this recovery of equity has created for home owners: (1) When this equity is combined with the fact that current interest rates are below 4%, many home owners can now refinance their existing loans with increased appraisal values and sometimes reduce their payment by lowered rates.

(2) It is now possible for many home owners to “move up” by selling their current home and using their regained equity on a down payment for a newer or larger home, an option that has not been available to them. (3) For some, the equity increase will allow a “right size” move to a smaller home or condominium and by doing so increase their disposable income, pay down existing debt and create greater financial security. (4) A home owner might also use their increase in home equity by borrowing against their existing home to purchase a vacation home, investment home or retirement home that has been out of reach over the past five years. (5) It is also possible to obtain an interest deduction by creating debt secured by real estate (HELOC) and to use the money to pay off other types of debt not currently real estate secured where the interest is not deductible. (6) Many homeowners are able now to obtain a home equity line under 5% and reduce the other debts they have at 15% and 20% such as credit cards, car loans and student loans. In a check with Napa banks, the current interest rate on home equity lines ranges from 3.5% to 4% and can be made on up to 80% of the value of your home in today’s market. The loan can be made as a second deed of trust behind your existing first provided the total debt does not exceed the 80% of value. If you want to put any of these 6 opportunities to work for you the first step would be to call your REALTOR and ask that they do an Estimate of Value for you to find out what your home is worth today. If the value is enough to obtain an equity line, the second step is to contact your bank or the bank of your first lien holder, see what program they offer and begin the application process. Start the New Year right by using your new found equity to your personal and financial advantage.

FHA slashing mortgage insurance premiums by $900 a year by Brittany Morris Jan 7, 2015 After raising them six times during the housing bust, the Obama administration is reversing course and rolling back mortgage insurance premiums charged by the Federal Housing Administration by enough to save homeowners an average of $900 a year.

In a move expected to bring 250,000 first-time homebuyers into the market, FHA will reduce annual premiums by half a percentage point, to 0.85 percent. That will make homeownership more affordable for more than 2 million homeowners in the next three years, Secretary of Housing Julian Castro said in a statement.

Although premium increases and tighter underwriting standards have helped FHA bolster its insurance fund’s capital position by more than $23 billion, premium reductions were seen as unlikely. That’s because it will probably be 2016 before a 2 percent cash cushion mandated by Congress is restored.

FHA’s upfront premiums of 1.75 percent will remain unchanged. So a first-time homebuyers taking out a $180,000 mortgage will pay $3,150 upfront and $1,530 a year in premiums for access to FHA mortgage programs that let them purchase a home with as little as 3.5 percent down. Today, the same homeowner pays $2,430 a year in annual premiums.

In an analysis published this week, researchers at the Urban Institute calculated that if FHA lowered annual premiums to 0.9 percent — a hair above where they’re actually going — it would still make as much as $3.1 billion on loans it insures this year.

President Barack Obama is expected to discuss the premium cuts tomorrow during a visit to Phoenix — one of the markets hit hardest by the housing boom and bust — Bloomberg reports. The Obama administration raised FHA premiums during the housing bust not only to shore up capital reserves — which were hit hard by loan defaults — but to give back some of the market share taken away from private mortgage insurers, who insure mortgages guaranteed by Fannie Mae

The National Association of Realtors claims that FHA premium increases priced nearly 400,000 borrowers out of the housing market in 2013, and 234,000 in 2014. In the past four years, NAR said, the share of first-time buyers using FHA-backed loans shrank from 56 percent to 39 percent. NAR President Chris Polychron — who will meet President Obama tomorrow — is hopeful the premium rollback will provide greater access to homeownership entry-level and underrepresented buyers. “I look forward to attending the speech and sharing our views with President Obama,” Polychron said. Why mortgage rates are defying expectations and falling as recovery strengthens by Lou Barnes Jan 9, 2015 OK, make sense of this: The U.S. economy in a strengthening recovery, the Fed is in hold-me-back mode, jobs-jobs-jobs everywhere … and long-term interest rates, including mortgages, have dropped as they would in a depression. Right. Begin by stripping away three sources of confusion. First, the confetti cloud from Wall Street “analysts.” Assume that any commentary from a Street house or an investment fund is a sales pitch. Maybe useful, maybe not, but frequently designed to induce fear — fear which can only be quenched by handing your money to the firm. These pitches include attractive but indefensible criticism of the Fed, or advocate alternate universes (the gold brigade, Jim Grant marching naked in front), or government haters. Second, hold at a distance all commentary relying on a traditional business cycle, like all the ones after World War II. A lot of good people are caught in this one — shoot, our 34 — Distinctive Properties

only guide is history and recognition of prior patterns. But, in the last 20 years we’ve been moving farther away from prior pattern, less and less retracing. The cyclical allure is powerful: If more and more people are going to work, sooner or later wages will grow, and then too fast, and then we’ll have an inflation problem — unless the Fed pre-empts by raising the cost of money. Third, certainly including this author, nobody knows with any precision what happens next, not in a situation without modern precedent. However, some wisdom is available from studying the specific departures today from prior cycles. Housing is MIA, flat. Traditional measures of affordability are off-chart high-side. Mortgages never got above 4.5 percent and are now under 4 percent again. Foreclosures new and old are way down. Absolutely inescapable: Something(s) is missing from purchasing power. Credit is too tight, but more important …


The shocker in today’s job data was not another 252,000 jobs in December, or unemployment down to 5.6 percent, but the drop in hourly wages, which canceled the gain in November, the net year over year a pathetic 1.7 percent gain, minimized by … The cost of health insurance, including deductibles, is killing the average household. It is not the fault of “Obamacare” except by omission (cost reduction was/is every bit as important as more coverage), but the annual premium for a family (employer/family combined) reached $16,000 in 2013, and new subsidies fall off for family incomes above $75,000 per year. There is a lot of good stuff going on in the U.S., but those three are the cement Frankensteins in the parking lot. Then there is the drag from overseas. The Fed’s most recent meeting minutes contain more musing about foreign weakness than any I’ve ever read. The German 10-year is now 0.49 percent, and Japan’s 0.28 percent. Many claim that European yields are pushed down by

anticipation of ECB QE, but rates here moved up at the onset of each round of Fed QE, hopeful that QE would work. Alternate explanations for Europe and Japan: too late for QE, debt is growing faster than economies, default in the air. Europe has a good chance to recover if it repairs euro-errors, Japan maybe not. U.S. bond yields are pulled down by these two, yet … Europe is not in deflation — falling oil has pulled its overall CPI to negative 0.2 percent — but its core is still positive 0.6 percent. Japan is closer to zero, but the real problem in both places is American Disease: incomes compressed by global wage competition. Wild cards are scattered all over the place. The collapse of oil should help, but there may be too many zero-sum effects. Everyone in that market assumes that prices will rebound to the $70-a-barrel level. China is slowing, trying to rebalance its economy, but even they can’t know the pace or effects inside or out. Nobody believes the Fed. Short-term Treasurys have priced in one 0.25 percent hike this year, a Wright brothers liftoff. If considering a refi in this murk, take any deal that recaptures costs in 18 months or less, and don’t wait for lower. February 2015 — 35
