In this month’s edition of Portfolio, Ray White head of research Vanessa Rader takes a look at the student accommodation sector and discusses the need for more housing as international students return to the country. She also analyses how each asset class has been performing so far in 2023.

Hundreds of people tuned in to August’s Between the Lines webinar which focussed on office markets around the country.
Host Ray White head of research Vanessa Rader, was joined by office leasing experts Luke Pavlos, director of commercial services at RWC WA, Sean Hennessy, director of office leasing at RWC Queensland, and Jeremy Piggin, director at RWC Sydney Office Leasing.
The panel of experts looked at the recent results from the Property Council of Australia’s office market report, unpacking current vacancies, take up, supply, and the future of Australian office markets in the post pandemic environment.
Ms Rader said Queensland and Western Australia had seen the best performing office markets thanks to migration and increased population during the pandemic.
She asked Mr Hennessy what had been happening in the Brisbane market.
“With the Olympics coming and everything positive that’s happening there, we’ve really seen a positive uptake in tenant moves,” Mr Hennessy said.
“What we’ve seen essentially is that flight to quality with people moving up to that prime grade stock. Secondary grade stock is getting a little bit left behind.
“We’re also seeing a lot of those fringe markets really come into their own. After covid now everything is starting to go back to normal, and we’re starting to see some businesses venture out from the CBD.
“Overall it’s been going strong and there’s been some really positive signs for us.”
Ms Rader said the Brisbane CBD was one of only two CBDs which saw a vacancy decline in the last year. She said Western Australia’s office market was also doing quite well, despite the state not having the same work-from-home issues seen by the eastern states due to its strong border closures during covid.
“We’re travelling pretty well and weren’t affected too much by covid over that period. Borders shut and allowed us to get on with business in terms of the mining sector, with commodity prices some of the highest they’ve been in a long time,” Mr Pavlos said.
“That really helped to grow mining projects and infrastructure projects which has then filtered into the office markets as well, with companies taking up more space. That feeds into other areas as well such as legal, accounting, and engineering - it’s been really positive.
“We haven’t been affected too much by working from home, we have the highest occupancy rate in Australia.”
While Western Australia had seen strong demand from tenants in the mining sector, Mr Hennessy said Brisbane had seen any particular tenant types looking for office space, but instead a shift in the kind of space tenants were after.
“When they’re moving, tenants are almost trying to earn the right to ask staff back into the office, which means creating a good environment, getting the fit outs and moving away from that stereotypical office space,” Mr Hennessy said.
“They’re trying to create a reason for staff to want to come into the office.”
With the Sydney office market being heavily affected by covid lockdowns and working from home, Mr Piggin said businesses were definitely trying to create spaces which encourage staff to come back into the office.
“A lot of businesses are really struggling to work out their head count, like how many people will be coming in on how many days, and what type of building and fit out do we need to cater for those. And also what kind of culture they want to create to attract staff back to the office,” Mr Piggin said.
“Depending on the sector it does differ, legal and IT for example are completely different in their outlook. At the moment there’s a lot of sublease space on the market in the IT industry.
“A lot of those IT companies want to have space but they want to downsize. They often don’t need to find space straight away and can work from home or go into co-working flexible office arrangements for a few months while they work out their exact headcount and what kind of fit-out they need. There’s a lot of moving parts.
“It’s been a challenging year but there are transactions happening, it’s just a bit of a different landscape at the moment.”
Due to the uncertainty in the office space for a lot of businesses, Mr Piggin said he was noticing an increase in flexible working spaces.
“They’re trying to provide more flexibility in the fitout,” he said.
“We’re seeing more collaboration zones and more hot desking. We’re seeing more meeting spaces as well.
“A lot of companies are creating mandates where you don’t own a particular workstation, you just
come in and put your stuff in a locker and share the space.
“So companies don’t need as big a footprint as they did in the past, but that’s depending on the sector again. Law firms seem to be a lot stricter on people coming back to work, but their fitouts are changing as well to become more of an open plan environment.”
Shorter-lease agreements were also a trend the experts were seeing across their respective markets.
“Small to medium size tenants are going for shorter lease agreements now because of the uncertainty of where they’re going to be, so those three-five year leases are becoming more common because of that,: Mr Hennessy said.
Mr Piggin said landlords were having to be more flexible with their lease agreements.
“We’re now sometimes seeing two-year terms,” he said.
“Incentives are huge compared to what we’ve seen historically.
“So a lot of owners are having to get creative in order to attract tenants back into the market and lease out space.
“There’s a lot of backfill space in the secondary market, big chunks are coming up now. So its a time now for owners to try and improve their amenity, refurbish, and make sure they have a product in the market that can attract new tenants moving forward.”

International students adding to housing supply issues

There have been 648,700 international student enrolments across Australia this year, a 27 per cent increase on the same time last year. After China banned foreign university online courses earlier this year, we saw a remarkable increase in the number of international visas and subsequent enrolments in Australian courses. The Chinese foreign student population is the largest in the country, representing 22 per cent of all international students, followed by India (16 per cent) and Nepal (nine per cent). Despite this large jump in student numbers, activity continues to still be behind 2019 results, however, there has been a movement towards NSW over Victoria with recovery occurring quicker in the more northern state. NSW is now home to the bulk of the student population, while markets such as Queensland, WA and SA have also increased their representation.
While student numbers were higher prior to COVID-19, so too was our development of purpose built student housing. The rise of offshore investors into this space saw a strong uptick in development both on-campus and private facilities. Many groups came to Australia to capitalise on this need, however, have been quiet over the last few years. Construction starts were at their highest in 2019 where 8,000 units commenced across 22 projects, the bulk located in Sydney, Melbourne, Brisbane and Adelaide, with some of the first purpose built facilities in Perth also coming online. With the tap turning back on for international students, and the shortage of housing across the country, the need to continue to develop student accommodation options has now expanded. With most capital cities recording residential vacancy rates in the sub 1.5 per cent range, and rentals increasing as much as 30 per cent per annum in some markets, the mismatch in demand and supply across the broader residential market has been added to by this rapid influx of students.
Encouragingly, over the last 12 months we have seen more than 3,500 purpose built student accommodation units completed (dominated by Sydney and Melbourne), many of which were fully subscribed to prior to completion, further emphasising the underlying demand. While 2023 has seen limited new starts, there are close to 2,500 units currently under construction likely to be added to supply over the next 18 months. While we have seen some improvement in development activity, the limited movement in this space during the pandemic has seen the need for some “catch up”, not dissimilar to the broader residential market grappling with population increases fuelled by immigration. However, a combination of labour shortages and high material costs continues to strain the building industry, coupled with lengthy planning delays all adding to the untimeliness of supply projects.
Which asset class has performed best in 2023?
VANESSA RADER Ray White Head of ResearchThe commercial property markets have had a tough 2023, with interest rates growing at their fastest pace on record, making it difficult to obtain finance. As a result we have seen a significant reduction in investment activity with both listings and transaction volumes down and a shift in capital values across all asset types via a growth in investment yields.
Recent data from MSCI on the total returns across major asset classes has highlighted this downward trend seen since peak market activity in the 2021-2022 period. While for many asset types total returns remain in positive territory, this has been propped up by stability in income return, while capital returns have fallen into negative for all asset types with the exception of industrial.
Retail as an investment class has been through a prolonged difficult period. Competition from online trading has caused issues for brick-and-mortar retail which has kept returns below other commercial asset types. While returns did see some resurgence over the last few years, where sales activity peaked, these have again moved downwards despite the consistency of income return. In June 2023, average retail capital return fell into negative territory to -2.7 per cent. No state has been immune to the changing fortune for retail with capital returns ranging from -0.7 per cent in Victoria to -6.0 per cent in Western Australia. All segments of retail have been impacted by these capital changes, from larger super and major regional centres (-1.9 per cent) through to neighbourhood (-4.4 per cent), however, income returns remained steady at 5.3 per cent and 5.2 per cent respectively.
Office has been faced with significant difficulties spurred on by work from home trends born from the pandemic. Low unemployment and office supply are adding to the difficulty for this sector, which has been hampered by the high vacancy environment, resulting in strong incentives impacting effective rental rates. CBDs have seen greater change in total returns at
-2.3 per cent while non-CBD sits at -1.3 per cent. Again some stability in income is keeping these rates elevated while capital losses average -6.5 per cent and -6.1 per cent respectively. Canberra, Sydney and Perth CBDs recorded some of the poorest results with capital returns recording -11.1 per cent, -7.2 per cent and -6.4 per cent respectively, while in non-CBD markets, Parramatta has been hard hit at -13.2 per cent.
Despite the doom and gloom of retail and office markets, industrial continues to perform given the strong demand for industrial stock and limited supply additions across the country. While the sizable rental growth over the last few years has now slowed, capital returns continue to be positive across most regions. Sydney is leading the charge, up 5..1 per cent in June 2023, while Melbourne is the only market to record an annual decline of -0.2 per cent. Investment yields for industrial have seen the tightest rates on record, with some types featuring cap rates in the sub 4 per cent range, after historically being the highest yielding asset class of the traditional commercial investment classes.
