Split–Roll Property Tax?

B

efore I get into the subject of this month’s message, I want to recap our 3rd Annual Holiday Cruise and Awards Presentation held on December 19, 2017 at Newport Harbor. This was a grand affair that drew more that 350 people! The festive evening included cruising through Newport Harbor looking at the beautiful holiday decorations, eating dinner and imbibing in holiday cheer. AAOC’s “Lifetime Achievement” award went to Bill Gorman whose involvement with AAOC stretches back both far and wide. Thank you Bill! It was the third year of this award; past awardees were Ray Maggi in 2015 and Rick Julian in 2016. Do not miss this event next year! On December 15, a coalition of organizations that favor higher taxes, submitted to the Attorney General a proposed constitutional amendment to gut a major taxpayer protection provided under Prop 13 called “split-roll” property taxes. Most of us understand the basics of Prop 13 so I won’t explain them here. Suffice it to say that without Prop 13 protections, California’s property taxes would be at or near the highest in the nation along with our state income taxes, sales tax, car tax and gas tax. The proposed split-roll initiative, innocently called “The California Schools and Local Communities Funding Act of 2018”, would require that, with some exceptions, commercial and industrial (C&I) property must be frequently reassessed. The owners of business property would be hit with higher taxes

whenever property values went up. This proposal, which calls Prop 13 protections a “loophole”, cites that C&I property owners avoid over $11 billion in local property taxes with almost 80% of this tax avoidance coming from only 8% of the properties worth $5 million or more. The proponents cite these are properties owned by the largest corporations with the wealthiest of investors benefiting from this “loophole”. The only good news for now is the proposal only affects the assessment of C&I real property and “preserves in every way Prop 13 protections for homeowners and for rental residential properties”. We all fully understand however the threat that if Prop 13 is destroyed for C&I real property, rental residential and then homeowners cannot be far behind. The state cannot raise taxes enough to satisfy certain groups and this proposal states that “closing this loophole would raise billions for schools, and local city and county services to extend library hours, fix roads, expand health access and reopen fire stations each year”. Their idea is that throwing more money at these and every other problem and poorly run program will be the panacea. Haven’t we heard this before? There’s no mention of the real solution – spending reform! Naturally the coalition opposed to split-roll is deep and well funded. Not only will the business community of both large and small businesses oppose the effort, but also you can bet that

grassroots taxpayers and homeowners will also join the battle. Why? Because residential owners know their properties will be in the crosshairs next, and businesses understand that if their taxes go up, the cost of consumer goods and services will rise as well. Let me be clear — we all need to be diligent and resolute in opposing such an initiative! This could be only the first proposal to carve out some sort of split-roll, which, at some point, could include multi-family and residential properties. Already the Attorney General has granted a title and summary to gut Costa-Hawkins, making it easier for local authorities to pass rent control. 2018 will again be a pivotal year again for our industry and way of life. Please continue to support AAOC in our efforts to be advocates of good policy and legislation affecting this industry! Craig has been in the rental housing industry since 1981. that will be ongoing this year. This 2018 report begins with brief mention of two carryover measures whose continued longevity requires that they pass their house of origin by January 31. Along with some new introductions, they will have occupied the bulk of advocacy attention in January. Their fate is unknown at this early writing for publication purposes. AB 1506 (Bloom) would repeal the Costa-Hawkins Act, thereby removing restraints upon local governments’ ability to enact the strictest forms of price control on all rental properties. SB 721(Hill) would impose a new and invasive regulatory regimen upon exterior decks and balconies. The balance of this report looks back at one measure that fueled some media stories about immigration and citizenship status discrimination in the rental housing industry. Assembly Member David Chiu’s Assembly Bill 291, which went into effect on January 1, 2018, strengthens preexisting laws and punishments aimed at preventing immigration and citizenship status discrimination in the rental housing industry. It is important for owners and managers to understand the new and not-so-new law regarding illegal conduct involving undocumented residents. AB 291 is all about preventing rental property owners and managers from discriminating against tenants based on actual or perceived immigration and citizenship status. It is not clear how pervasive or limited such discrim-

inatory behavior is among California’s rental housing owners and managers, but most owners already know that such discrimination is and has long been prohibited. Specifically, any discrimination or harassment based on national origin, which undoubtedly includes immigration and citizenship status, is strictly barred under California’s Fair Employment and Housing Act (Government Code 12955) (hereafter “FEHA”), and other California statutes and regulations. It is also prohibited under the federal Fair Housing Act (hereafter “FHA”). The only real difference between the law last year and what it is under AB 291 is that tenants who have been discriminated against because of their immigration status will be able to obtain new forms of relief. The chart on pages 10-11 lists the California Civil Code sections that are amended by AB 291, the prior law under those sections, a summary of the added provision under AB 291, and the remedies available to tenants under the code section: Smock/Kingston — continued on page 10

Code Original Prohibited Conduct: 1940.2 (1) Unlawfully stealing/taking tenant property; (2) Extortion; (3) Use, or threaten to use, force, willful threats, or menacing conduct constituting a course of conduct that interferes with the tenant’s quiet enjoyment of the premises that would create an apprehension of harm in a reasonable person; (4) Intentionally violating landlord intrusion laws under Civ. Code. 1954.

AB 291 Provisions Tenant Relief Relief includes the following: Threatening to Disclose Civil penalty up to $2,000. Immigration Status: Prohibits influencing a tenant to vacate by threatening to disclose information regarding or relating to the immigration or citizenship status of a tenant, occupant, or other person known to the landlord to be associated with a tenant or occupant. Tenant does not need to be actually or constructively evicted.

Civ. Code Original Prohibited Conduct: 1940.3 (1) Cities and counties prohibited from compelling owners to make any inquiry, compile, disclose, report, or otherwise take any action regarding or based on the immigration or citizenship status of a tenant, prospective tenant.1 (2) Owners prohibited from inquiring into immigration status or requiring tenants to make any statement about the tenant’s immigration status.

Harassment / Intimidation Based Regular statutory relief. (See relief pursuant to FEHA) on Immigration Status: Prohibits disclosing to any person or entity information regarding or relating to the immigration or citizenship status of any tenant, prospective tenant, occupant, or prospective occupant of the rental property for the purpose of, or with the intent of, a) harassing or intimidating a tenant, prospective tenant, occupant, or prospective occupant, b) retaliating against a tenant or occupant for the exercise of his or her rights, c) influencing a tenant or occupant to vacate a dwelling, or d) recovering possession of the dwelling.

Civ. Code This section did not previously 1940.35 exist.2

Disclosing Tenant Immigration Status to Authorities: Unless pursuant to proper legal obligation, the bill prohibits reporting and threatening to report the immigration status of a lessee or individual associated with lessee to immigration authorities, law enforcement, or local, state, or federal agency for the purpose or intent of harassing, intimidating, retaliating against a tenant for the exercise of his or her rights or influencing tenant to vacate.

Immigration Status-Based Eviction: Initiating unlawful detainer proceedings based in whole or in part on the immigration status of a tenant, occupant or persons associated with the tenant, is discriminatory conduct.

Relief includes the following: 1) In an unlawful detainer, immigration status-based discrimination is an affirmative defense if the following is proven: 2) It is a rebuttable presumption that a tenant established an affirmative defense in a UD IF the landlord did both of the following: approved the tenant before the filing of the UD and included in the UD based on: a) the failure of a tenant to provide a valid social security number and b) the failure of the tenant to provide information required to obtain a credit report. (Note: this part does not apply to an owner requesting such information as part of the rental application process.)

Smock/Kingston — continued from 11 AB 291 also establishes that immigration status is irrelevant to any issue of liability in the civil context, including a tenant’s housing rights, unless the tenant specifically puts his or her immigration status into contention. In other words, attorneys cannot seek out evidence about a tenant’s immigration status, nor may they utilize or mention a person’s immigration status during any proceeding (including an unlawful detainer), unless an exception applies. In addition to the new remedies and relief provided under AB 291, tenants who are discriminated against based on their immigration status can and have long been able to seek relief for national origin-based discrimination under FEHA and FHA. Claims for national origin-based discrimination can be brought in state or federal court or with DFEH. Relief includes recovery of outof-pocket losses, an injunction prohibiting the unlawful practice, access to

housing previously denied, damages for emotional distress, civil penalties, punitive damages, and attorney’s fees. Moreover, tenants have long been able to raise discrimination as an affirmative defense in unlawful detainers. Overall, therefore, not much is changing. There will be steeper penalties for immigration-based discrimination, and immigration-status is no longer relevant in civil court proceedings. Beyond that, all of the conduct prohibited under AB 291 was already prohibited under past and current discrimination laws. Questions & Answers I understand that there is a new requirement that Housing Providers must follow certain procedures and provide a notice to our residents regarding Bed Bugs. Also, are we required to include new language in all of our leases as well? What do I need to do to comply?

Bed Bugs are very much in the news today. There has been a huge increase in their presence and a dramatic increase in litigation filed by tenants who have

experienced Bed Bugs first hand. Because of this, the California legislature has responded with the following new statutory requirements: Civil Code §1954.602 Prohibits a landlord from showing, renting or leasing a unit that the landlord knows has bed bugs. It does not require a landlord to inspect for bed bugs, but if a bed bug infestation is apparent, the landlord is considered to have knowledge of bed bugs in the unit. To protect themselves

from future bed bug lawsuits, landlords should have infested vacant units treated and have an approved pest control company issue a bed bug clearance and maintain it on file for all such units. Civil Code §1954.603 Requires that a specific bed bug notice be given to new tenants on and after July 1, 2017 (with specific language listed under “Information about Bed Bug Laws” in at least 10 point font) and to existing tenants by January 1, 2018. must notify tenants about the procedure for reporting suspected infestations to the landlord. The following is the required language: “Information about Bed Bugs Bed Bug appearance: Bed bugs have six legs. Adult bed bugs have flat bodies about ¼ of an inch in length. Their color can vary from red and brown to copper colored. Young bed bugs are very small. Their bodies are about 1/16 of an inch in length. They have almost no color. When a bed bug feeds, its body swells, may lengthen, and becomes bright red, sometimes making it appear to be a different insect. Bed bugs do not fly. They can either crawl or be carried from place to place on objects, people, or animals. Bed bugs can be hard to find and identify because they are tiny and try to stay hidden. Life Cycle and Reproduction: An average bed bug lives for about 10 months. Female bed bugs lay one to five eggs per day. Bed bugs grow to full adulthood in about 21 days. Bed bugs can survive for months

without feeding. Bed bug bites: Because bed bugs usually feed at night, most people are bitten in their sleep and do not realize they were bitten. A person’s reaction to insect bites is an immune response and so varies from person to person. Sometimes the red welts caused by the bites will not be noticed until many days after a person was bitten, if at all. Common signs and symptoms of a possible bed bug infestation: • Small red to reddish brown fecal spots on mattresses, box springs, bed frames, mattresses, linens, upholstery, or walls. • Molted bed bug skins, white, sticky eggs, or empty eggshells. • Very heavily infested areas may have a characteristically sweet odor. • Red, itchy bite marks, especially on the legs, arms, and other body parts exposed while sleeping. However, some people do not show bed bug

lesions on their bodies even though bed bugs may have fed on them. For more information, see the Internet Web sites of the United States Environmental Protection Agency and the National Pest Management Association.” Civil Code §1954.604 Requires landlords to conduct follow up treatment not only of infected units, but all surroundings until bed bugs are eliminated. Civil Code §1954.605 Bed bug laws require landlords to notify tenants within two business days of receiving the pest control operator’s findings after an inspection. When infestations are found in common areas, the landlord must provide the notice to all tenants. This means that if a landlord finds bedbugs in a common area, then all residents in the building must be notified of such a finding.

Q&A — continued from 15 I encourage my tenants to pay rent by electronic funds transfer. I use the apartment association’s lease, which states “If Resident fails to pay the rent in full by the end of the 3rd day after it is due, Resident shall pay a late charge of $100.00 as additional rent…” One tenant seems to initiate the EFT later than the 1st day of the month, but I can’t be certain of what day it is, and if that day is a week-end or holiday, I see no sign of her payment in my bank until the following bank business day. That can mean I see the payment on the 5th or 6th day of the month. Is her rent late? When is rent legally considered paid? If my tenant gives me a check on the 3rd day of the month, and that day is a Saturday and I deposit it that day, I can see a pending transaction immediately, but the funds are not available to use until the next bank business day. With a check, I know when the transaction is initiated and completed. With an EFT, I only know when the transaction is completed.

When rent is paid by ETF, it is considered received by you when it is credited to your account. It is immaterial when the tenant initiated the transfer, the date which the funds actually are credited to your account is controlling. In the case of a check or draft delivered to you, it is the date which you actually receive the actual check or draft. You have control over the funds/payment instrument upon deposit of funds or receipt of the actual check. Of course the specific terms of your lease control. Most leases require that the resident ‘deliver’ the rent to you on or before the first. This eliminates the old ‘check is in the mail’ excuse. However, some ‘creative’ landlords insist on writing their own ‘special’ terms on their leases, and if those special terms require the tenant to ‘mail the check to a PO Box’ or put it in a ‘drop box,’ then these terms may alter the date of payment, and in some cases may shift the risk of loss in the mail to you the landlord rather than the resident. number provided for the resident to make his ETF to is incorrect and the delay is caused by the landlord’s incorrect instructions, then the resident will be provided additional time. For these and many other reasons, it is very important not to alter the language provided to you in your apartment association forms, they typically anticipate these types of situations. I have an apartment building with a small work out area, kind of like a mini gym. There are a few exercise machines, a treadmill and some exercise mats. I’ve been worried about somebody hurting themselves and then suing me, claiming I was somehow negligent in maintaining the exercise equipment. I’m thinking about just turning it into a storage room. Is there any way I can keep the exercise room, the tenants really enjoy it, but eliminate the risk of being sued for negligence?

was no. Landlords, by statute, could not add exculpatory language to their leases prohibiting residents from suing them for negligence relating to the rental property. A couple of appellate court ruling just might effectively change that. The courts have ruled that the prohibition should only relate to the core rental unit, and does not necessarily extend to a non-core amenity, such as workout gyms, a recreation room or other entertainment amenity. A release and waiver of liability for injury suffered in the apartment itself, the garage or parking area, a walkway or corridor would be ineffective, however, a properly drafted release and waiver of claims for injury suffered in a gym, recreation room or entertainment facility, or other noncore amenity would be effective. I want to create a seating and relaxing area in the middle of my building’s courtyard. My thoughts are to use decomposed granite and eliminate the current grass area. How do go about installing the surface without making a mess or a future headache for myself. Bryan

Dear Bryan:

Decomposed granite or DG for short is a great way to add a durable, natural and water wise surface. A few things you need to know before you get started. The key word in DG is “Decomposed”. In other words, this granite is decomposing. There are three options: raw DG for flower beds, stabilized DG for walkways and resin-coated DG for driveways. For your purpose you need to use a stabilized DG for walkways. It has a binder mixed into the DG. Non-stabilized DG is much cheaper, but will of course decompose,

create dust when dry and slush when wet. To properly install DG, dig down three inches overall and use a wood, rock or brick border to keep the edges of the DG from crumbling. As an option, lay down a weed barrier cloth under the DG. Apply DG in one and a half inch layers, water down (don’t flood) and tamp or use a heavy roller to compress the DG. Wait eight hours between layers to let the DG settle. Repeat the above for each subsequent layer. When installed properly, the DG surface will be rock hard, stable, dust free and will allow water to drain.

1: Locate the main water shut-off valve and any minor shut-off valves. Make sure the valves are in working order. If they are gate valves, it might be time to upgrade them to ball valves. Old gate valves are notorious for breaking valve stems at the moment you need them to work.

I am starting my planning for a major kitchen cabinet remodeling project in my rental units. However, I am having a difficult time making material and design decisions. What recommendations can you give? Allen

Dear Allen,

When doing a kitchen or bath material selection, cohesive and functional design is important. Kitchen and bath rehabs are some of the most expensive work you can do in an apartment unit and proper planning is a must. In order to appeal to a larger segment of the population, try to keep the interior color scheme to neutral earth tones. Cabinetry quality varies greatly. Don’t let the cabinet fronts fool you. Manufacturers designed their cabinets to look good at first glance. Keep in mind, being in a rental environment, the cabinets also need to hold up to abuse. Look at the actual construction of the cabinet box or frame. Keep in mind; you do not need to use custom cabinets to fit your existing layout. The use of prefabricated modular cabinetry can greatly reduce the time and cost to have a finished kitchen or bathroom. Using real wood cabinet fronts with 3/8” plywood sides is essential for durability. The drawer fronts and sides should be connected with a dovetail or other positive lock construction. Drawers that are held together by nails or cabinets built with particle board will not hold up to tenant abuse. On a side note; if you are gutting the kitchen or bathroom, use this time to relocate and add more electrical outlets and under cabinet lighting. Locate your spouse’s will, if there is one. The will names a personal representative, or executor, which can be an individual (such as family member or friend) or an institution (a bank, for example). The personal representative is responsible for either filing the will in probate court or having an attorney do it, if the state requires. Apply for a taxpayer ID number. To avoid a potential IRS fine, the personal representative should apply for a taxpayer ID number for the estate using IRS Form SS–4. The number should be used on tax returns, bank and brokerage statements, and other documents filed concerning the estate. Notify Social Security if your spouse was receiving benefits. If you don’t stop benefit payments, you could face a difficult repayment process. Deal with any retirement benefits and insurance policies. How to Choose the Right Property Manager for Your Rental Properties

You have to maintain the property, collect rent from tenants, and build a relationship your renters — all while managing in-house work like expenses, paying taxes, and keeping secure records. Not to mention, there’s a pile of additional work if you have a vacancy. While tons of daring landlords manage not one, but multiple properties on top of their full-time jobs, for some, this added work-load can get to be too stressful. If that’s you, there’s a solution: hiring a property manager. Before you start searching for a property management firm, there are four things you need to keep in mind: 1. Their Reputation and Experience You want to find someone you, and your tenants, will trust. If you’re handing the management reigns over, you want to find a firm that has a good reputation and a good amount of experience. Find out how many properties they manage and how long the firm has been established. Ask them if they’re

involved in the rental industry — like if they’re a member of the National Association of Residential Property Managers (NARPM®). Ask to meet who would be managing your properties specifically. Tenant Retention and Turnover Rate As you already know, vacancies are expensive, and if you’re investing money into a property manager then you’ll want to know if they have a good tenant retention rate. These numbers are crucial. While some tenant turnover is unavoidable (a rise in rent, bad tenants, etc.) you should expect a higher retention rate. After all, they’re professionals. They should be using the best tenant screening to select the right tenants for your properties.

3. Management Policies and Procedures Besides the occasional vacancy, maintaining and managing your property will be the property manager’s primary job. Ask them what their leasing and eviction procedures are. Find out what services they use to handle property maintenance. Make sure they’re using a robust property management software. Ultimately, you want to crosscheck that their management procedures and policies are similar to yours, are up-to-date legally, and efficient. Quick Tip: Cyber security is vital! Don’t forget to ask each firm how they protect yours, your tenant’s, and your rental applicants’ private information. 4. Price Finally, it’s time to ask about the dreaded property management fees. My Final Word Regarding Metrics from Cash In on the Myths of Real Estate

B

eginning with the November 2017 issue of Apartment News Magazine, I tackled one of the most complex aspects of real estate investing — the uses and abuses of metrics. In a series of three articles, I covered five fundamental metrics — CashOn-Cash, Capitalization Rate, Gross

Rent Multiplier, Price Per Door and Internal Rate of Return. These are all tools I have seen used with differing degrees of success and failure. As I noted in my articles, the key problem is that — with the exception of IRR — these metrics only look at the current year of operations. Yet, when we are investing, we are doing so with

an expectation of a certain outcome at a given point in time in the future. As I concluded in last month’s article (January 2018), Internal Rate of Return comes the closest to providing a solution. So what is the answer? That’s the question I address in Myth 9-5 in my book, Cash In On the Myths of Real Estate.

There are shortcuts to evaluating possible purchases.

Popular Belief: Once you get good at investing, it is easy to spot a deal. Bill’s Truth: There are no shortcuts. Investors often fall in love with one type of metric – i.e. capitalization rate, GRM, cash-on-cash, or IRR. They get comfortable with one specific way of evaluating what a price should or should not be; and, then, use that methodology as their one and only analysis tool. You need to apply more than one metric to get a full picture of a property’s value. Using an intrinsic rate of return can pinpoint those opportunities that provide the best potential in helping you meet your wealth-building goals. However, be prepared for the fact that your intrinsic IRR for a specific property may differ from what real estate brokers and other investors have determined to be what I call the market IRR.

Intrinsic IRR is at the core of my success. It has helped me spot premiums or discounts in the market! This same concept can be applied to capitalization rates and GRM. Once you have determined what profit you want from a property that you purchase and hold for a specific amount of time (aka your intrinsic IRR for that property), you can work backwards and similarly define an intrinsic capitalization rate and an intrinsic GRM. Now you have a personally defined set of tools to use as a means of comparison with the metrics that others are using. Comparing market value as a function of GRM, cap rate or IRR against intrinsic value defined in the same fashion provides you an all-important analytical edge. This approach simplifies your decision-making process. For example, if your intrinsic GRM is lower than the market GRM used to set the price on a particular property; then, from your perspective, that property is overpriced. Conversely if your GRM is higher, you have spotted a deal! The intrinsic GRM that you determine from the basis of your intrinsic internal rate of return also helps you determine if you should be a seller or a buyer. Boiled down to the basics — intrinsic IRR is the function of what you want for a return and, thus, your ascribed value for a specific property — i.e. the price you are willing to pay. As noted last month, establishing an IRR for a property requires making educated and informed projections regarding what the future will be at a given point in time. Ascertaining an intrinsic IRR additionally requires knowing in quantified terms, the return you need and want to make in order to achieve your personal investment goals. Remember, too, time is a part of this equation. A return of “x” at the end of Year Two achieves a very different IRR than that yielded by the same return in Year Five. By knowing what you want to achieve, then reverse engineering your intrinsic IRR into an intrinsic GRM or Cap Rate, you are prepared to become — as I have — a successful contrarian investor.
