I

hope this finds you in good spirits and health. The rental market in Orange County, despite a number of external threats, continues to have a positive outlook. We consider rent control, rent caps, and “just cause eviction” as the greatest current threats to our industry. Your Association continues to work diligently in our fight against these threats, including Assembly Bill 1482 (Chiu) — Tenancy: Rent Caps. Please refer to Ron Kingston’s “Sacramento Report” for updates and more detailed analysis as this bill continues to evolve. One key component of your AAOC membership is the wide variety of informational and educational classes, seminars and presentations available to you. For instance, our INSPIRE Property Management Luncheons present an opportunity to hear from motivational and inspirational speakers who not only know the multifamily industry but

also the ways to help us maximize our potential and skill-sets, as well as our bottom line. Last month, Rommel Anacan presented “Create Your Blueprint for Success” to an eager and enthusiastic audience. For those in attendance, I truly hope you found the program inspirational and filled with takeaways that will help you grow and take your careers to new heights. Educational Opportunities Abound this Summer

chool may be out for summer but now is the perfect time for multifamily property owners and managers, maintenance and operations staff, industry suppliers, and even investors and brokers to invest some time in their continuing education. July and August will feature a number of educational workshops and seminars for AAOC members. So, grab your notebook and pen, tablet or laptop computer, and get ready to do some learning. AAOC’s Supplier Workshop Series is back with its next installment on Tuesday, July 16, 2019 from 9 to 11 a.m. at the AAOC office in Santa Ana. The workshop will focus on the ins and outs of Hiring Employees and provide valuable information and tips for business owners, as they go through the recruitment, interviewing, hiring and onboarding processes. The workshop will be led by Stefanie Koslosky of The Liberty Group, a nationwide staffing agency that serves the multi-family housing industry and Jim Kinmartin of ISU Insurance, a commercial insurance broker and agency based in Orange County. Useless Scorecards The Misguided Politics of Legislative Voting Records

E

very legislator in local, state and federal public office likely has at least one. It could be hanging in their office, proudly displayed to constituents, or providing a warning shot to influential lobbyists. It could be touted on their campaign materials and website as being the beacon of truth demonstrating commitment to one’s platform. Or, it could be used by advocacy groups for their members to target problematic legislators. So, what are we talking about?

A Legislative Scorecard that tracks how a legislator voted on a particular issue, bill, or subject. For example, the issue could be women’s rights, and the voter scorecard might list a dozen bills impacting women’s rights and how the legislator voted on them. Depending on the scorecard, certain bills might have a higher level of importance attached to them. The final result is a scorecard that allegedly claims to rank legislators based on their political leanings. The

truth is that the scorecard is more akin to a pat on the back for some Legislators than an actual leveraging technique that can be used for change. Traditionally, these scorecards list every legislator, creating a compare and contrast for the reader. And, regardless of how one chooses to publicize the results, the desired outcomes are essentially the same: commend the legislator for being a “champion” or shame him or her for being opposed to the particular


issue. Unfortunately, scorecards are a lot like eating McDonalds: it sounds good at first, but you quickly regret it. The problem with legislative scorecards is they fail to hold anyone accountable, often are highly misleading, and are more likely to offend than to sway votes on a particular issue or bill. Legislative scorecards improperly focus on the wrong voting event. As a bill moves through the legislative process, it can be voted on over a dozen times. For example, Assembly Bill 1110 (Friedman), changing rental increase notices from 30 to 90 days, was voted on multiple times before it encountered a Floor vote (where all members of the Assembly or Senate vote on the legislation). Those previous committee votes are important, as they require the bill to get through a smaller voting threshold (usually a majority of 9 members) and often are where legislation is heavily amended. By the time the bill reaches the Floor of the house, many of the controversial components have been

removed or addressed by the author. Voting for a bill that has been neutered is not the same as supporting legislation in its original version. And quite apart from this perspective is the fact that some members are sick or absent during Floor votes. But a scorecard will likely not take those possibilities into consideration or provide the context to a reader. Legislative scorecards fail to highlight the negotiations and discussions occurring between the committee hearings. The policy committee is where a bill is vetted and comprehensively discussed by all impacted stakeholders. The policy committee would be the perfect place to hold a legislator accountable for his or her vote, but for the fact that these committees are comprised of only 9-16 members. A scorecard in that instance might show, for example, that some Democrats are anti-housing, but it would fail to properly contextualize a particular Democrat against the rest of the Legislature. For all we know, the

scorecard would give the illusion that some Democrats hated our issues when it could be that they are actually far more moderate on them than their colleagues. Furthermore, what if a Legislator voted on a problematic bill because of a commitment by the author to address our concerns in future amendments? The scorecard would not be able to note whether the author fulfilled his or her end of the commitment. This is the case in AB 1482 (Chiu). Mr. Chiu promised the entire Assembly he would amend his rent control/rent cap bill to address the California Association of REALTORSŽ issues in the Senate. Arguably, his commitment to fellow members of the Assembly resulted in the bill being sent to the Senate for vote. In that instance, a scorecard would only show the final vote, unless it sought to show votes on both versions and that would only result in confusion for readers. Sacramento — continued on page 11

Multi-Family Owners Have Not Fueled Homelessness. The California Legislature Deserves the Blame.

I

n Orange County, the presence of street homelessness has dramatically increased in the last few years and many progressive agitators are now blaming higher rents for the homeless explosion. A recent June press release by the progressive “Housing is a Human Right” non-profit group claims that, “we must prevent gentrification and homelessness by keeping rents under control and discouraging evictions.” State Legislators from the Bay Area have used this justification to propose just-cause eviction, rent control and rent cap bills this year, to protect “tenants who are one rent hike away from homelessness.” Much of the current homeless crisis was created by state laws enacted over the past few years which have released thousands of prison inmates and reduced the threat of punishment for crimes like drug possession and petty theft. Higher rents are not the cause. Arguably, the current homelessness crisis began in 2011 when the U.S.

Supreme Court ruled that California’s prison crowding amounted to “cruel and unusual punishment” and the State Legislature responded with AB 109, which moved thousands of non-serious and non-violent offenders from state prisons to county jails. A few years later, responding to the overcrowding of local county jails, Prop 47 released low-level felons, including thousands of mentally ill and drug-addicted inmates onto the streets. In 2017, the State Legislature passed Senate Bill 180, which limits the ability of law enforcement to send chronic drug abusers back to prison. The impact of these laws and court rulings have overburdened California’s social service programs and thousands of addicts and mentally ill people who have traded prison life for the constant cycle of substance abuse, petty crime and homelessness. Which brings us back to 2019. The homeless crisis is not getting any better and the politicians need a scapegoat to blame before they start campaigning

for the 2020 elections. The simplistic explanation of the progressive agitators is to claim that higher rents charged by greedy landlords are creating a housing affordability crisis and pushing innocent families into homelessness. The good news is that our local Orange County state legislators do not buy-in to this explanation and have stood up to the progressive Bay Area state legislators. So far, they have voted together as a bi-partisan team of Orange County Republicans and Democrats to stop most of the rent control and justcause eviction legislation from reaching a final vote this year. “Rent cap” legislation is still on the table but AAOC is working with Orange County’s bi-partisan state legislative team to stop or mitigate the outcome. Legislators often hate scorecards because they make them look as if they are opposed to an issue without painting the full picture. For example, a teacher turned legislator may vote against an education bill because of one particular component and then be labeled antiteachers. That type of watered-down analysis frustrates legislators. Legislators appreciate being able to say they are 100% on an issue. Questions & Answers Street parking spaces are few and far between near my building. My apartment complex has just enough parking spaces for my residents to each have one space. If a resident has more than one car, they must try to park it on the street. It has been working out fine for years but now I have this one tenant who refuses to follow the rules. He is constantly parking his second car in someone else’s assigned spot. I’ve told him several times but he just ignores me. What do I do?

Your community rules and regulations should specify your parking rules, specifically stating that only one vehicle may be parked on the premises, and that all parking is assigned. Ensure that you have the proper signage at the entrances to the parking area. Most cities require the sign to contain certain restrictive parking language, plus the local police department telephone number, and the California Vehicle Code section that provides for towing of unauthorized vehicles. Contact your local police

department for their specific requirements, as they vary from city to city. Next if you know the offender, then provide a written warning of the violation. Attempt to serve it at his residence, post it on his door if he’s not in, and also put the warning on the windshield of his car. If practical, take and save a photograph of the warning on the vehicle windshield, because the offender will always claim that you did not give prior notice before towing. If he fails to remove the offending vehicle, the car may be towed. I rented an apartment to four roommates quite a while ago. One of the four is now moving out, but the other three want to stay. The one moving out is demanding that I return his portion of the security deposit, he says that he paid it so he should get it back. Do I have to?

remains in possession of the rental unit. Often, owners and residents will enter into an agreement replacing one resident with another, thereby removing the one original resident from the lease. The agreement will further provide that the ‘new’ roommate pay the ‘old’ roommate his portion of the security deposit. Absent a written agreement to the contrary, the owner should retain the entire security deposit, then when all the remaining roommates vacate, the refund check should be made payable to all four of the original roommates named in the rental agreement. I’ve been doing my own prospective resident screening for quite a while now. I think I’m pretty thorough, but I’m just not sure any more. I’ve been noticing more and more inconsistencies in the applications I review, and I even came across one who out and out lied about who she was! I’m concerned about all of the stories I’ve heard about identity theft. I just can’t afford to make a mistake. What can I do to weed out these undesirables and minimize my chances of being fooled?

Legal Q&A — continued from 12 hasn’t gone through the school of hard knocks yet. Completed and signed applications by all adults are a must. Verify the information provided. Personally inspect some form of U.S. government issued photo identification. Make a photo copy of the ID and keep it secured with your file. Verify that the social security or the tax ID number provided by the prospect is actually his number, and is valid. Run and thoroughly review, an eviction and credit check through your apartment association. If practical, go outside to the prospect’s vehicle, and verify that the license number on the car he just drove, matches the license number he just wrote down on the rental application. Many ‘hands on’ owners will actually visit the prospect’s current residence unannounced, prior to approval to ensure the prospect actually lives there, and doesn’t just sleep on the couch. You’d be amazed at what you will learn

by a simple visit. Inform all prospective applicants that you have a policy of taking a picture of all residents for the tenancy file. Follow through with this policy and actually take a picture of all proposed occupants and keep the picture in your tenancy records. When verifying employment, and residency, ask for a description of the person, and compare the description with the person who filled out the application. Ask for original utility bills, electric, telephone, cell phone, cable, anything with his name on it. All of these are tools that may be used in proper screening to avoid renting to an identity thief. Use these tools consistently, and apply them equally to all applicants, and your risk will be dramatically reduced. What types of repairs can I require the tenant to take responsibility for?

allocate responsibility for minor repairs between them. Often landlords and tenants may agree that certain items, amenities, will be the tenant’s responsibility to maintain. These may include refrigerators, washing machines, pools or spas, air conditioning, and minor plumbing issues. Two years ago, we installed in our single-family home rental an AO Smith Proline GUC-50 400 50-gallon commercial grade water heater. It was installed by a licensed plumber with whom we have always had good experience. From the get-go the water heater would make a loud humming noise, several minutes after the hot water was used for any long period of time, such as when the shower runs. It

wasn’t just a low humming noise; the volume is similar to someone playing one note on a clarinet down in the basement! When I asked the plumber, he didn’t seem to know why it did that. By the way, we have a wholehouse salt-free softener water filter system. Can you please tell me if there is any solution to this? Shari

Thankfully, your issue is not unique and not costly. The water heater was being gas starved (if it is what we think it is). Most likely the plumber did not replace the existing gas line with a larger diameter “gas appliance, flex supply line,” which is why it whistles during the “fire up” and burner function.

I have had rental properties most of my life and I’m continually plagued with dry rot damage on my fascia boards. Almost without exception, the rot occurs on the corners where

two fascia boards meet. I’ve resorted to cutting and replacing the damaged wood with new wood but would like an easier solution. Everyone I talk to has a different suggestion. The products on the market for treatment and repair of dry rot range from inexpensive to very costly. This brings me to my questions. First, why do I keep getting dry rot? What can I do to prevent it from happening again? And finally, what is the best way to repair wood that is damaged by dry rot. John

Sounds like dry-rot is setting into the joints. Surprisingly, dry-rot is caused by damp conditions that encourages the growth of a fungus that eats the wood and results in a cracking and powdering of the lumber. A simple solution would be to seal any wood end pieces to inhibit water intrusion into the end grain of the lumber. Any corners or joints should be caulked to keep water out of the joints. Best to caulk both the front and back side of the joint if possible.

Dear Maintenance Men:

While appearing as a guest on “The Tonight Show” one evening many, many years ago, famed hotelier Conrad Hilton was asked by his host (Johnny Carson) whether he had a “message” for the American people. With great gravity, Hilton paused momentarily before turning to the camera. “Please,” he pleaded, “put the shower curtain inside the tub!” Keeping with Mr. Hilton’s thoughts, we are big fans of shower doors as opposed to shower curtains, because residents also leave the shower curtain outside the tub. Shower door installations are a great do-it-yourself project because they are easy, and the results looks great. After removing the existing shower curtain, clean the tub and walls to remove any accumulated soap scum. Measure the tub ledge wall to wall, then subtract 3/16 of an inch (to leave room for the wall channels) and transfer the measurement to the bottom rail track of the shower enclosure. After measuring twice and cutting once, temporally set the bottom track on the tub ledge and tape it in place. Next, set the wall channels in place, using a level to make sure it is plumb with the wall. Mark the mounting holes of the wall channel with your pencil. Do the same thing for the other side. Remove the channels and before drilling, center punch the hole to keep the drill bit centered. If drilling through tile, use a ceramic drill bit. Do not center punch tile. Once you have made your holes, insert wall anchors. Now you are ready to set the bottom track. Use adhesive caulk and if you feel the track may be abused, also use some Liquid Nails adhesive at several spots under the track. Remove any excess caulk and then use painters’ tape to temporally hold the track in place. Before fitting the side channels, run a bead of adhesive caulk on the backside

The top channel should fit snug between top of the wall channels. Lastly, it is time to hang the doors and adjust the fit. Most doors come with good instructions. May General Membership Meeting Recap

ost savings abound for multifamily properties though the incentives and “go green” options being made available today by many public utilities and private companies. A number of these were discussed at AAOC’s May General Membership Meeting, entitled “Making $mart Technology Work for Your Rental Property.” The meeting brought together a distinguished array of sustainability experts who discussed the latest trends and opportunities avail-

able to property owners and managers. The first speaker, Marie Kaplan, owner and founder of Next Level Property Solutions, detailed not only some of the opportunities that exist but also some of the regulatory mandates that are driving them. She pointed out that California has established an ambitious goal of relying on zero-emission energy sources for its electricity by 2045 and a measure requiring water-efficiency upgrades for multi-family units, such as a 0.8 gallons per flush standard for

toilets, required by Fannie Mae. Kaplan emphasized that there are green loan programs to achieve these goals, along with free toilets from cities or utility providers, that are available to qualifying owners. Kaplan urged owners and managers to be proactive in finding sustainability partners, to help them navigate the potential cost savings and options that are currently available. Interest Rates: How Far and How Fast Can They Fall?

A

s this article goes to press, there is widespread anticipation that the Federal Reserve is about to pull a lever in the short-term interest rate universe that it firmly controls to slice off .25% from current rates. Moreover, speculation about an additional .25% reduction is not at all farfetched, particularly if you believe that the U.S. economy is substantially slowing, as do many, including JP Morgan Chase, the nation’s largest bank, which expects our gross domestic product (GDP) to dwindle to 1% in Q2 2019, a far cry from the robust 2.9% expansion for all of 2018. Only eight months ago, as the benchmark ten-year Treasury yield rose to its 2018 high of 3.24%, the consensus view was that 2019 would be a year of higher — not lower — interest rates. In fact, back in October, the average interest rate projected for the June 2019 tenyear Treasury, as forecast by 50 top economists surveyed by the Wall Street Journal, was 3.39%. Oopsies. As of this writing on June 12, the ten-year yield has plunged to 2.14%, an exhilarating 125-basis point nose dive relative to those October predictions. The skid in rates certainly gained impetus in January when Fed chief Jerome Powell let it be known that the central bank was no longer wedded to rate hikes in 2019. The rapid course correction in rates

is certainly a welcome turn of events for those about to borrow money. However, with that said, obviously we should not wish ourselves a lousy economy just to get lower interest rates. Bad economies are a net negative for the country. We simply note here that the apparent ebbing confidence in the economy at present, coupled with the lack of any tangible inflation indicators on the horizon, does suggest that the door to further decreases in long-term interest rates is open. And it is that end of the interest rate spectrum — the long end — that most impacts real estate, since property ownership from primary residences to income properties tends to prefer longerterm fixed-rate financing versus ARM financing where one’s interest rate can change early into the loan term. As a non-liquid asset, real estate tends to be a long-term hold for most, so we typically desire long-term fixed rate loans to stabilize mortgage payments for as long as possible. Now if the economy turns a corner, if trade disputes with China get resolved in a positive manner, if any unforeseen circumstances otherwise unfold to pump GDP back up to say, 2.5%, then the lower rate scenario is dashed. But if the economy sinks to only marginal growth (or heaven forbid, even contraction), then it’s plausible that a 50-basis point decline in long-term July 2019

rates could manifest by year end 2019, which could bring back 30-year fixed rate home loans in the low 3’s. What effect would decreasing borrowing rates have on real estate? That’s an easy one: Lower interest rates are always a boon to real estate valuations (as well as to virtually all other asset classes). As readers of Apartment News are aware, apartment values in Orange County have soared this decade. However, the chart opposite does show that the county’s gross rent multiplier (GRM) on apartments fell sharply in Q1 2019 to just 13.58 GRM, the lowest since Q4 2015. Our GRM was 17.87 last quarter and remained well above 16 for all four quarters of 2018. Also, the Q1 2019 average cap rate on county apartments rose to 4.44, the highest level since Q2 2017 (remember, higher cap rates mean lower sales prices). While the aforementioned slippage in two key pricing metrics is reason to be on alert, one quarter does not a trend make. Let’s see how we fare over coming months to better understand if Orange County apartment prices are actually experiencing a sustained softening. Meanwhile, if lower interest rates do kick in, that should buffer any underlying weakness in multifamily values.

t’s inevitable. Roofs will need replacing. Water heaters will fail. The driveway isn’t going to last forever. Advance financial preparation for these types of expenses and eventualities is wise and sound. Sean Andersen, president of Association Reserves, spoke to these and other issues at AAOC’s June General Membership Meeting as part of his presentation on “Eliminating the

Element of Surprise: How a Property Reserve Study Can Improve Your Bottom Line.” Andersen pointed out that planning in advance, with a replacement reserve fund, will eliminate the financial headache and heartache often associated with these types of big-ticket projects. Starting a reserve fund initially involves a physical inspection and analysis of

your property. For example, a study looks at the life span of various components and their replacement costs. Everything will and does deteriorate over time. For example, a new roof could cost $100,000 with a 25-year life span. If you set aside $4,000 each year, that means that when the roof finally needs to be replaced, you can readily and ideally pay for the entire project and stay cash-positive. In

the process, if funds are put in the right type of account, you can even collect some interest! Andersen brought up the argument of simply taking out a loan when repairs are needed. He pointed out that a potential repair of a $250,000 roof, for example, could end up costing $320,000,

with interest, utilizing a loan. What Andersen reiterated is that deterioration is 100 percent certain and reserve expenses are predictable. He stressed the importance of paying a little now, instead of a lot later, and that, with proper planning, it could cost as little as your daily Starbucks run. The takeaway for the audience was that a great future is within everyone’s grasp, and that wise decisions, such as a property reserve study, can get you there! A special thank you to our General

Opening the Door to Opportunities By Deferring the Tax Consequences

A

s the Orange County real estate market starts to shift, more and more owners are seeking ways to bank the equity that they have gained. Selling is one option; however, that choice comes with some not-so-welcome tax consequences and the issue of where to invest next. In lieu of triggering a capital gain, many investors are opting to do a 1031 exchange into another property. This allows them to defer the tax consequences as well as to continue to maintain ownership in income producing real estate. With diversification either

geographically or with multiple properties, they also can achieve a more secure portfolio position. And, possibly even, take advantage of new depreciation opportunities to off-set future income. When I helped my father write his book, Cash In on the Myths of Real Estate, we addressed the fact that a 1031 exchange opens the door to a variety of opportunities and should not be avoided simply because it is governed by certain rules and regulations. Not every seller will benefit from a 1031 exchange. Before taking any action, you need to talk with a knowledgeable

advisor. And, as stated above, your real estate agent/broker, escrow officer, mortgage broker and every other member of the team involved in both the selling and buying portions of your transaction need to know and understand the nuances of the 1031 process. Because this is an exchange, you also need to have a sense of what like-kind opportunities are available. Way too many apartment owners have entered into a sales contract with the expectation of being able to quickly identify their upleg property, only to discover this is not necessarily an easy task.

8-9 A 1031 exchange is difficult to understand. Popular Belief: The combination of subject property, upleg property, time requirement, and other rules are simply too complex to fully grasp. Bill’s Truth: The concept of tax deferral and the mechanics of a 1031 exchange is actually very straightforward. The property you are selling is known as the downleg or subject property, which has likely gained in value both from appreciation and from the depreciation taken for tax purposes during your years of ownership. A 1031 exchange into the replacement or upleg property allows you to defer paying taxes on this gain. If you pull out cash or pay off debt, that portion of the sales proceeds is called boot and it is taxable to the extent that there is a capital gain. One of the key advantages to a 1031 exchange is that before-tax equity grows faster than after-tax equity. Not only do you save money in the short term by not having to pay taxes, you are able to make money on the amount you saved.

Before you sign a listing agreement, ask your agent to show you what properties are currently on the market that might serve as potential upleg purchases. Do a little due diligence. Run the numbers. Also, do some thinking about applicable alternatives. This is a great time to re-evaluate your own position. Do you necessarily need or even want to be handling the onsite maintenance and management? Is it time to consider being less involved? Perhaps a limited partnership or properly structured Delaware Statutory Trust (DST) is the answer. Or, what about looking at upleg properties better located for your heirs to take over some of the responsibilities? A 1031 exchange can be used as many times as you like. At that point in time, assuming current rules and laws are still in effect; your heirs should receive a step-up in basis, thus eliminating all of the gains on the property. A 1031 Exchange can open the door to a host of opportunities that let you bank the equity gained while staying on-track regarding your own personal wealth-building and legacy goals.
