California’s Housing Conundrum or Challenge or Crisis?

O

ne definition of “conundrum” is: “anything that puzzles”. I’m certain that you’ve read in local media as well as this publication that California and Orange County’s housing situation is indeed puzzling or if you will a conundrum. I’m not sure that it’s fair to say it’s a crisis, maybe a challenge is more accurate. After all it’s not like California housing prices and unaffordability is a new phenomenon, but rather this has been the case for decades! Some though are saying it’s reached a crisis level, which is open for debate, but suffice it to say any solution to the state’s current housing situation certainly seems to be a conundrum. What do today’s statistics say about the state of housing and how does it impact our rental housing industry? Orange County’s median housing price stands around $675,000 whereas LA County is around $600,000 and SF is at $1,247,500. Moreover, 2016 homeownership for the LA-OC metropolitan

area sits at a national low of 47%. One area the state leads the country in is the lowest homeownership rates as LA-OC was joined by San Jose (2nd worst) at 50%, San Diego (5th) at 53.3, San Francisco (6th) at 55.8, and Fresno (8th) at 56.2%. Grand Rapids, MI had the highest affordability at 76%. The recent 62 month run-up in OC housing prices have made owning a home a difficult if not impossible proposition for most despite historically low mortgage rates. This of course has created an acute demand for apartments where supply has lagged demand and population growth by big margins. We have to admit that California is a great place to live so there’s always been a strong demand for housing in this state. Where else can you enjoy the beach, mountains and desert all within a day’s drive? Despite California’s high personal and business tax rates and less than friendly business environment, state employment and income levels

continue to pace the country. The state population, which has grown about 10% in 10 years, today stands around 39.5 million with projected growth to 41 million by 2020. So the rate of people moving into the state continues to be strong and has created a huge demand for housing! However the supply side of the equation has been woefully short for decades and not keeping up with this demand. To wit: according to the state Housing and Community Development Department, California needed over 180,000 new homes each year over the past decade but built just an average of 80,000 a year resulting in a 54 percent homeownership rate which has dropped to the lowest point since the 1940’s. Overcrowding in the state is double the national rate. California housing construction continues to lag the national average despite the incredible demand and lack of inventory for both homes for sale as well as rental units. So what are some of the ramifications of our state housing conundrum and how do they affect the rental industry? What solutions are legislators, advocates and developers looking at? What are the possible unintended consequences? To be continued… Craig has been in the rental housing industry since 1981. ollowing the theme expressed in the prior 2 issues of Apartment News, here is a closer look at several of the reasons why inclusionary housing laws are not the answer to California’s chronic housing shortage. As illustrated in 2 bills currently moving in the Legislature, inclusionary housing laws (also referred to as “inclusionary zoning”) allow local governments to mandate unrestricted long-term rent control and price control on new privately owned and privately financed residential rental properties. These laws are objectionable because they provide local governments unbridled power to: • Implement some of the most extreme forms of rental control on newly constructed units, including severe vacancy control provisions, which violates one of the central tenets and purposes of the State’s Costa Hawkins Act; • Price control a percentage of all new rental housing without any reciprocal requirement on the government to meaningfully contribute public resources to the project to help offset the high cost of developing below-market rentals; • Enact inclusionary housing provisions without limitation, restriction, oversight or regulation, including the ability to enforce permanent rent and price controls on an unlimited percentage of all new rental units. • Provide inclusionary housing alternatives that are meaningless or illusory.

Inclusionary housing laws make housing development and ownership incredibly expensive. If mandated, they allow local governments to require private developers and property owners to set aside an unlimited percentage of their newly constructed units for lowincome and below-market–rate (BMR) housing for an extensive period of time (usually 55 years or more). As applied to rental housing, owners of inclusionary housing rental units are barred from setting initial and subsequent rental of those inclusionary units for decades. Owners are also barred from passing through operation, maintenance, and capital improvement costs. AB 1505 and SB 277 would put the State’s stamp of approval on these local government housing activities without any meaningful oversight or required public investment. Enactment of these bills will undoubtedly keep investors, developers and owners from building and managing new housing projects because building and managing these BMR units will simply become too expensive. Somebody has to pay for the inclusionary subsidy, but local governments are shirking their investment responsibility. Moreover, inclusionary housing at its core allows local governments to bring back some of the most extreme forms of rent control, currently outlawed under the Costa Hawkins Act. California’s population and housing needs have increased annually beyond the estimated 1.5 Million backlog of unmet housing need. These issues have created immense pressure to build more

housing. But AB 1505 and SB 277 do not address the problem in any meaningful way, nor do they change the fact that new burdens and new taxes on private development are going to negatively impact housing development. The limited number of inclusionary housing units produced through the bills is but a fraction of the need in California. Moreover, the additional expense and tax on developers to produce these units will, in the end, lead to fewer units being built. The bills gut the Costa Hawkins Rental Housing Act by allowing local governments to bring back “vacancy control,” one of the most extreme forms of rent control banned by Costa Hawkins. AB 1505 and SB 277 remove the rights and protections of rental property owners to set initial and subsequent rental rates by bringing back vacancy control provisions. The vacancy control provisions of inclusionary housing laws will once again make it more difficult for owners to manage and maintain their properties, and will force owners to increase rents on all other tenants. It will also stunt development of new rental housing, as many develope affordability. Instead it punishes owners, and forces owners and developers to shoulder the cost of providing low-income units, while increasing the cost of developing, renting, and maintaining rental property. The policy represents a giant step backward in solving the State’s housing problems. The bills provide no reasonable lim-


itations on the power of local governments to price restrict new rental housing. Without reasonable limitations, inclusionary housing laws can get out of control. That is a why bills like AB 1505 and SB 277, which come with no limitations on inclusionary housing laws, are objectionable on their face, and will only serve to perpetuate California’s housing problems. They give cities and counties more power and unrestricted access to introduce laws that will completely stifle development. Under the bills, local governments will be able to enforce long-term or even permanent price controls on an unrestricted percentage of all new rental housing units. We need laws that help strike a balance between the needs of California tenants, owners, and developers, and which leads to the development of more housing, not less. Cities and counties must be required to offer developers and rental property owners cost offsets and/or direct financial contributions to build below market

rate (BMR) rental units. AB 1505 and SB 277 remove the voluntariness of participating in inclusionary housing programs. As a mandate, the bills unjustly place the sole burden and expense of producing and maintaining price controlled affordable housing on the rental housing industry. Under the bill, nothing is required of local government: no tax increases, no bonds, no requirement to provide cost offset—no hard decisions. Instead, the rental housing industry pays for it all, including all development, maintenance, repairs, and capital improvement costs. The cost of developing and managing BMR rental housing units, however, is incredibly expensive. Construction costs keep rising, making it harder and harder to develop. Owners rely on the ability to reset rates during a vacancy to keep up with rising maintenance and improvement costs. Placing the sole burden on developers and owners to pay for BMR units will make it harder and harder for owners to properly maintain and

improve their property, and ultimately force owners to raise rents on all other tenants. Developers and investors will likely flee the market, causing fewer and fewer units to be built. We need legislation that promotes development of new housing. California’s housing problems need to be addressed, but these bills are not the answer. It is simply inequitable and unjust to place the sole responsibility and cost of producing affordable housing on the backs of those in the rental apartment industry. In order to work in the United States legally, one must have a social security number or a taxpayer identification number. It is illegal for an employer to hire an individual without a valid social security or tax identification number. Identity theft is rampant in California, and it is incumbent upon all credit providers, including landlords, to ensure that the person that fills out the credit application truly is who he says he is. Many tenant’s rights advocates, and that is exactly what they are, advocates, advancing the rights of tenants at the expense of landlords, insist that it is discriminatory to require a social security or taxpayer identification number when evaluating a prospect. You as a housing provider have a legitimate business purpose in determining the credit worthiness of a proposed resident, and not only to predict his ability to timely meet his rental obligations, but

you must determine his ability to continue to meet those in the future. Further, in the event you had to pursue this individual in the future due to a breach of the agreement, you must assess the risk in searching for and locating this individual should you need to collect a past due amount. A consistently enforced policy of requiring a social security or a taxpayer identification number in order to screen your prospective residents does not violate Fair Housing laws and does not constitute illegal discrimination. I own a forty-unit building in a high crime neighborhood. I have done extensive work on the building to reduce the risk of crime to my tenants. We installed fencing with locked gates, increased the common area lighting and cut back on the shrubbery and vegetation that blocked views in the interior walkways. Last week we started implementing a neighborhood watch program. I was thinking of attracting new residents

by advertising my building as a “security” building. Any problem with this?

Yes. The improvements that you have made to your building are commendable, and will help in the battle against gang related activity and other criminal conduct. You must be cautious in how you represent your building and the surrounding community to new or existing tenants, however. California courts are quick to saddle landlords with liability for representing to their current or prospective residents that their complex is “secure” or “crime free”. Courts have held that by advertising or informing residents that they live in a “security” building that the landlord is held to a higher standard of care in that he is essentially warranting that the tenant will not suffer the effects of crime. It is important that in all your rental advertising, brochures and rental agreement that the landlord does not create an

Q&A — continued from 12 implied warranty of security. I’ve heard of the repair and deduct remedy, what is it?

The repair and deduct remedy allows a tenant to deduct the cost of certain repairs, up to the amount of one month’s rent, from their rent payment. This remedy may only be used in very limited circumstances. The defect must be serious and directly related to health and safety. The repairs cannot exceed one month’s rent. The remedy cannot be used more than twice in any twelvemonth period. The tenant or his guests can’t cause the defect. The tenant must notify the landlord either orally or in writing, and the landlord must have a reasonable period of time to make the needed repairs. Thirty days is a reasonable time, but a shorter repair time may be required, for example a plumbing

stoppage, or broken heater in winter. If the landlord fails to make the needed repairs, the tenant can make the repairs, or hire someone to do them, the tenant can then deduct the cost of the repairs from the rent when it is due. I expect a vacancy to be coming up at the end of the month. I started advertising the unit and I put a sign in the window. Luckily, I’ve already received quite a few applicants. There are a few that sort of qualify, and I guess I could rent to one if I had to, but I’d like to continue with the ad and get a few more prospects to choose from. The thing is, this one applicant is getting pushy. She calls me several times a day, says that she knows she is qualified, that I have to rent to her because the unit is still available and she was the first to apply. Truth is, she does qualify, but I’m just not sure. I haven’t actually denied her nor have I accepted her, I just need more time. Do I have to rent to her because she was first to qualify?

No, there is no requirement to rent to the first person who meets your criteria. You are free to continue and accept additional applications from other candidates. From the pool of applicants, you may select the best and most qualified applicant, without regard to timing of receipt of the application. Often an owner will have a single vacancy and have many qualified applicants to choose from. A thoughtful review of all applicants and their qualifications will allow you to select the most qualified tenant. Don’t let the pushy prospect bully you into making a premature decision. The kitchen counter tops in my rental units are old and tired looking. I want to upgrade but I am confused about which counter top material will be best. Can you go over the pros and cons of some of the more popular counter top surfaces available? John

Dear John,

We are lucky today to have so many choices of countertop materials available.

The four most popular materials are plastic laminate, granite, engineered stone & ceramic tile. Plastic laminate or better known as Formica Brand is still the most popular choice for apartment counter tops. This is because the choice in colors is almost unlimited and the ease of installation keeps the costs down. With proper care, plastic laminate will last for years; however, it can be easily scratched by knives or scorched by hot pots. Laminate counter tops can be easily installed by the average handyman, DYI person or contractor. Granite counter tops in the apartment industry are very popular and with good reason. The cost of granite has come down to reasonable levels and the upgraded look of a granite countertop is substantial. They are very tough and are resistant to staining, scratching and scorching. Granite countertops will need to be professionally installed and

sealed periodically. Engineered stone countertops are almost as popular as granite, and are slightly more expensive than granite. Popular brands are DuPont & Silestone. Engineered stone countertops are composed of quartz particles and resins and the surface is smooth, non-porous, and scratch resistant. They require less maintenance than granite. Engineered stone countertops are not DIY friendly and will need professionally trained installers. Ceramic tile countertops have been around almost as long as plastic laminate. They can be installed by the average handyman, DYI person or contractor. They are heat & stain resistant. My plumber just informed me that my 10 unit building has “Type M”

copper piping. He says Type M has thinner walls than the more robust “Type L” copper pipe. Could this be the reason I am having more water line pinholes leaks? Dave

Dear Dave:

A number of things can cause copper water line pinhole leaks. Having the thinner Type M copper pipes may result in your property having pin hole leaks sooner than with the thicker Type L pipe. However, thin Type M pipe is

often only a contributing factor when it comes to pinhole leaks. Typically, water chemistry, incoming water pressure, recirculation pumps and poor construction methods are part of the contributing factors in pipe leaks. Check with your city or water distributor in your area to get information on the water chemistry and hardness. Adding a water softener to the incoming water supply will help protect both the pipes and water heater. Reducing the water pressure with a pressure regulator will reduce stress on the pipes. If you have a recirculation pump for the water heater, it will help to install a timer to control the amount of time the pump is active. Moving water produces a lot of friction in the pipes. Set the timer to operate the pump only during high demand hours. Doing these easy fixes, may add life to your existing pipes. If poor construction methods are involved, re-piping may be your only solution in addition to the above solutions.

Dear Maintenance Men:

I install a new battery powered smoke & CO detector into each unit before a new tenant moves in. The tenants moving into the apartment unit must sign a smoke detector agreement along with the rental agreement. The smoke detector agreement requires the tenant to check the detector for operation and replace the battery once a year. Should I be doing anything else or am I covered? Bill

Dear Bill:

We are not lawyers and cannot answer as to your possible liability in the matter of smoke & CO detectors. However, our guess is the brand new battery you installed at the beginning of your resident’s occupancy is currently operating a remote control toy. Our thoughts on smoke detectors are simple: They are cheap, install more than one and check them yourself regularly. From the property management view, most insurance companies require that you keep a

smoke detector log on each unit and that they are checked every six months or at least once a year. The log does not need to be elaborate. Our Smoke Detector Log has the property address at the top, with eight columns. s a landlord or realtor, you depend on credit scores to help you make the best rental decision, but how much do you know about credit scoring models? With this guide, you’ll not only learn some of the differences between VantageScore® 3.0 and FICO™, but how to use credit scores to uphold your rental standards and protect your property.

Credit Scoring Models 101

Just to recap—two of the most used credit scoring models (VantageScore®3.0 and FICO™) generate easy-to-read scores on millions of consumers (aka your rental applicants). Both scoring ranges go between 300 and 850, and they are used for a variety of uses, from credit cards to bank loans. The differences between them are that they are devel-

oped by different companies and that they have different approaches to scoring credit information. While there are plenty of other scoring models out there, it’s best to stick with either VantageScore® 3.0 or FICO™ as other off-brand models are not standardized (the formula and

analysis is without credit bureau input). You wouldn’t want to find out that the credit score you’re receiving has been skewed towards another company’s interests.

As landlords and real estate agents, you know that the Fair Housing Act protects renters from facing discrimination when applying, buying, or renting any sort of housing. It prohibits “discrimination because of race, color,

national origin, religion, sex, disability, and the presence of children.” In order to cover your bases from potential discrimination lawsuits when making a rental decision, it’s vital that you adhere to your own pre-written rental requirements. While I’m sure you have already established income requirements and appropriate scoring ranges to accept, conditionally accept, and deny an applicant, having these requirements written down helps covers your bases in court. Print out our fillable cheat sheet and stick it near your desk to make sure you remember your guidelines. While using our cheat sheet to enforce your rental requirements can help you stay compliant with the Fair Housing Act and using a creditable scoring model like VantageScore® 3.0 and FICO™ can help protect your property, there’s one more thing you should be aware of. Do not accept pre-processed credit reports from your rental applicants. Credit reports can not only be forged, but be from a non-trusted credit source (disguised to look like a FICO™ score). If your applicant is worried about the background report impacting their credit report, use ApplyConnect®. • What are some of the benefits of a RUBS?

• What is RUBS?

RUBS is a ratio utility billing system, a method of calculating a resident’s utility bill based on occupancy, apartment square footage, number of beds, or some combination of factors. This option is a reasonable alternative to installing an individual submetering system on properties that were not constructed with submeters and requires no capital investment to implement.

Number one: Conservation! If residents are responsible for their utilities, they will conserve. Studies have shown that utility consumption, on average, decreases anywhere from 15–35%! Obviously, the decrease in cost to owner is another great benefit.

• What are some of the challenges you face when implementing this system?

Southern California Cities Plug Into Charge Ready EV Program

S

outhern California Edison has launched its Charge Ready Program to expand access to electric vehicle charging in its service territory, beginning with construction of the first charging stations in the cities of Lynwood and Ontario. The two cities are among the 50 sites within SCE’s service area currently scheduled to add more than 800 charging stations through Charge Ready. Sites include workplaces, hospitals, destination centers, apartment and condominium complexes and fleet parking areas. “Charge Ready is designed to accelerate the market for electric vehicles by boosting the number of charging stations,” said Megan Mao, SCE principal manager of Product Development & Division Management, who oversees the program. “SCE is working with cities, employers, apartment building owners, charging equipment manufacturers and others to install electric vehicle charging stations at locations where plug-in electric vehicles are parked for four hours or more.”

Through its Charge Ready program, SCE is providing infrastructure for hundreds of electric vehicle charging stations throughout Southern California. Many of the charging stations will be installed in “disadvantaged communities,” or communities the state has identified as being disproportionately affected by pollution and economic hardship. In Lynwood, one such community, six electric vehicle charge ports are now fully operational and are being used to charge up Lynwood’s new fleet of electric vehicles driven by city employees from code enforcement and other city operations. Eight more charge ports in the civic center public parking lot are expected to come online this month. The charging stations are being installed with financial assistance provided through the $22 million pilot program in which the utility provides the electrical infrastructure necessary for EV charging, as well as a rebate to help pay for the charging station itself. “We are excited that this program not only gives our citizens more options

to charge electric vehicles, but also by having a fleet of electric cars, the city of Lynwood is part of the solution to cleaner air and lower greenhouse gas emissions in Southern California,” Lynwood City Manager Alma Martinez said. In celebration of being the first Charge Ready site, Lynwood held “Plug-in to Earth Day” at the Lynwood Civic Center on April 22. In addition to a “plug-in ceremony,” the event featured live entertainment and activities for all ages, including the opportunity to test drive an electric vehicle. Through the Charge Ready program, the city of Ontario will install more than 45 new electric vehicle chargers at seven key locations throughout the city. The first sites to come online will be at Ontario Convention Center, City Hall and the police station, according to City Manager Al Boling. “We are pleased to be working in partnership with SCE to bring resources to our community that will protect our EV Program — continued on page 42

The Eighth Wonder of the World

hose who know me well have heard me tell the story about my professor who posed the question — how long does it take to save $1.0 million if you start with a dollar in the bank and double your deposit every day?

The answer is 21 days. However, should you decide to double your deposit every other day, at the end of 21 days, you will only have saved $1,024. That’s the power of compounding. An all-too-often overlooked tool,

compounding is one of the key principles behind successful investing as addressed in my book, Cash In on the Myths of Real Estate.

Buy & Hold is the best way to build wealth in real estate.

Popular Belief: Many investors consider the rental properties that they purchase to be forever investments and pay no attention to the holding periods. Bill’s Truth: When talking profits, most people incorrectly focus on how much, rather than, how long. If somebody says “I doubled my money,” most people are impressed and immediately ask “how did you do it?” The correct question should be “how long did it take?” The next question should be “at what risk?” These bar graphs (next page) reflect the difference timing can make in your wealth-building endeavors. Over the period of 1988 to 2014, a Buy & Hold position delivered $2.7 million in ending equity, as compared to $4.5 million achieved with an approach of Buy & Exchange approximately every six years. The third graph illustrates the importance of timing and the length of your holding period. If you buy or exchange near the bottom of the market, you can sell and buy again multiple times before the market cycles to the top. Some properties are held for two years and others for six; but, the bottom line is that you start at the right time and then sell as soon as your equity doubles. In this example, during the period of 1990 to 2014, your equity grew to a much more impressive $12.8 million position.

The difference of $8.3 million over 24 years is $345,888 per year… $28,819 per month…$960 a day (every day, even weekends) for the entire 24 years. What’s not to like? Go for it! By timing your investments to the correct points in the 18-Year Real Estate Cycle, you can double your equity every four years. That is the power of compounding. Compounding is the Eighth Wonder of the World! Does this mean that you always need to exchange into larger and larger properties? Not necessarily. When you exchange into two or more properties, you often achieve greater diversification and flexibility. You do have to be careful not to overleverage, but that’s where understanding the market cycles and watching trends helps you know how far to push your options. As you continue to grow and diversify your holdings, you may decide to designate one or two properties as longterm holds. These become your trophy properties that can help to ensure a steady cash flow as well as a potential source of funds to take advantage of market downturns.

As a long-time investor you may be more focused on security rather than wealth building. That’s okay. However, be aware of the fact that if you are not moving forward with your wealthbuilding endeavors, your legacy runs the risk of falling backwards. Watching the market and teaching your heirs to do the same is truly the best way to protect and secure the legacy that you have worked so hard to attain. About the Author: William R. Tell Your Story!

magine for a minute that you are looking for a new apartment home. You have tons of research. Visited more websites than you can count. Read every review you could find online. You’ve talked to friends and family to get their input. You’ve even decided to drive around the area to see if any one community just screamed out to you as “the one!” You have a lot of options, don’t you? Unfortunately many of those options look alike, sound alike, feel alike, don’t they? You probably like that you have lots of options to consider, but it also makes it that much harder to make a decision that you can feel good about! I was watching a television show recently and they did an experiment where an ice cream shop offered only three flavors (basics like chocolate, vanilla and strawberry) to customers and then for a new batch of customers offered dozens of flavors for customers to choose from. They then asked the customers to rate their level of satisfaction with the flavor of ice cream that they chose. Would it surprise you to learn that the most satisfied customers were not

the ones who had dozens of flavors to choose from, but rather the ones who could only choose from a limited selection of flavors? More choices can lead to more opportunities for regret! So someone who selected “mint chocolate chip” may be wondering if she should have selected “coffee,” or “cookies and cream,” instead. If you experience “choice fatigue” your customers may experience it too, and as we mentioned earlier, with so many incredible companies and communities among your competitors how do you stand out from the “sea of beige” that is the multifamily industry today and how do you help them feel confident in choosing you from everyone else they could have chosen from?

Tell your story!

Do you remember the “Most Interesting Man in the World” ad campaign by Dos Equis beer? In my opinion that marketing campaign was nothing short of brilliant. That campaign increased the overall growth of the company since 2007 (the ads started running in 2006) by 34.8% according to USA Today. The “Most Interesting Man in

the World” helped Dos Equis stand out among its competitors. Why? Because it told a great story! It engaged consumers. It entertained potential buyers. It made people feel connected to the brand—because they connected with the story. I’ll admit, I purchased Dos Equis beer in a restaurant because it just felt like the “interesting” thing to do. (Sorry, I couldn’t resist!) You need to tell your potential prospects your story, so that they get a chance to know who you are before they ever walk into the front door. Of course, there are many ways that you’re probably doing that right now. My guess is you have one or more of the following-websites for your communities, social media pages, beautifully designed brochures and marketing collateral, and professionally produced videos of your communities. These are all great marketing channels for you to utilize and you should be utilizing them to tell a great story!

Speak in the language of today’s customer!

I also think there is room to use the technology we have today to reach the customers of today. Let me explain


what I mean. My wife and I love watching “Carpool Karaoke” with James Corden, the host of “The Late Late Show” on CBS. If you’ve never watched it, Corden drives around town with a well-known music artist like Bruno Mars, Adele, even Elton John and they sing-along, karaoke-style, to a medley of the artist’s hits. Here’s the thing…I have never watched an episode of The Late Late Show during its normal time slot on television—it’s on way too late for me, (ah—the joys of getting older!) so, my wife and I have to watch “Carpool Karaoke” on YouTube, where it is an absolute sensation.
