Leasing on Hong Kong Island improved in 1Q 2015, with a wide range of occupiers opting for expansion, especially the banking and finance sector. Large occupiers in Central looking to take up more space were mostly looking for suitable space within the district, near existing operations, due to the limited availability of sizeable units in decentralized locations on the island. For instance, a financial media company committed to lease a whole floor of about 33,000 sq ft in Citibank Plaza in Central for expansion. The major Grade A office sub-markets saw increased net take-up, with the exception of Wan Chai/Causeway Bay, where a couple of pockets of space came back onto the market. Net take-up across Hong Kong as a whole increased 47% quarter-on-quarter to about 246,800 sq ft. Central, with net take-up of 91,600 sq ft, and Kowloon East, with net take-up of 163,300 sq ft, led the way. Overall vacancy level across the major Grade A office sub-markets decreased from 4.1% in 4Q 2014 to 3.7% in 1Q 2015.

The limited supply of office space on Hong Kong Island continues to make life challenging for occupiers that are thinking about relocating. We anticipate that most tenants will remain in place if their leases expire in 2015 because there will be no significant savings upon intra-district relocations. Nevertheless, the major factor that will govern the behaviour of relocating tenants will be the change in their demand for space. Office tenants outside the finance sector became interested in property options in Wong Chuk Hang. A key driver is the anticipated completion of South Island Line (East), scheduled by the end of 2016. With new office developments coming on line, a group of landlords in the district are offering incentives to attract tenants.
Rents increase across the board Positive net takeup underpinned rents across the board. Overall Grade A office rents increased 1.4% quarter-on-quarter (QoQ) to HK$64.7 per sq ft per month in 1Q 2015. Rents in Central/Admiralty rose 1.2% QoQ to HK$93.4. Island East experienced a 1.7% QoQ increase to HK$45.8. Kowloon East rose 1.1% QoQ to HK$35.4 per sq ft per month.

Colliers View There is increased demand for space coupling from tenants. But there is also an insignificant amount of new supply, and vacancies are low, all of which we anticipate will support rents. We forecast that Central and Admiralty will outperform other districts, with anticipated growth of 7% in 2015. Rental growth in Kowloon East will lag behind other districts, thanks to the new supply coming on line in the next few years. Overall Grade A office rents is expected to increase by 3.6% in 2015.

expansionary demand among tenants on Hong Kong Island Kowloon East attracts tenants looking to control costs Most sizeable tenants in Kowloon opted to renew their leases in 1Q 2015. Meanwhile, individual shipping, trading and sourcing companies chose to relocate to Kowloon East to rationalise their rental outgoings. For instance, Zim Integrated Shipping Services, an Israeli shipping company, recently leased about 46,000 sq ft in Pioneer Place in Kwun Tong. The company will relocate from One Island East in Quarry Bay to the new premises. There’s another example in the form of a fashion-supply company that will relocate from its existing 14,000-sq ft office in Tsim Sha Tsui, expanding into office premises in Kowloon West with a total floor area of 24,000 sq ft.
Colliers View Kowloon East will remain the major source of office supply in the medium term. Both the primary and secondary markets will offer a wide range of property options to tenants and owner-occupiers. We anticipate that companies demanding premises of 15,000 sq ft or above in particular will favour Kowloon East.

Sales volume contracts Office-sale transactions contracted further in 1Q 2015, with the total value of transactions for properties priced above HK$30 million down 57% from the previous quarter to HK$2.4 billion. That is well below the long-term average of HK$6.4 billion per quarter. The decline in sales volume was due to a mismatch in price expectations between buyers and vendors, as well as the limited available stock for sale. Despite the decline in property transactions, developers remain confident in office properties, especially in decentralised areas. In January 2015, The Link REIT made its first foray into development, a joint venture with Nan Fung to build a retail/office building in Kwun Tong. The team outbid 10 other contenders and won the commercial site in Kwun Tong for a total of HK$5.86 billion, or an accommodation value of HK$6,630 per sq ft.
Owner-occupiers remain the main group of buyers for strata-title office properties, with investors deterred by the government’s cooling measures. At the end of February, the Hong Kong Monetary Authority further tightened mortgage-lending rules, covering both residential and non-residential properties. Even though the prospective buyers of office premises can get financing through alternative sources, the latest round of cooling measures has dampened buying sentiment. We predict that the potential upside in properties prices for traditional office premises in core locations is limited, in anticipation of moderate rental growth and the risk of an interest-rate hike in the second half of 2015. Investment yields are expected to edge up by 5 basis points and will continue to hover around 3% in coming quarters. Most prospective buyers will continue to seek higher opportunistic returns through refurbishments and the repositioning of tenants.
