Bonds, Interest rates, and the Impact of InflatIon

There are two fundamental ways that you can profit from owning bonds: from the interest that bonds pay, or from any increase in the bond’s price. Many people who invest in bonds because they want a steady stream of income are surprised to learn that bond prices can fluctuate, just as they do with any security traded in the secondary market. If you sell a bond before its maturity date, you may get more than its face value; you could also receive less if you must sell when bond prices are down. The closer the bond is to its maturity date, the closer to its face value the price is likely to be. Though the ups and downs of the bond market are not usually as dramatic as the movements of the stock market, they can still have a significant impact on your overall return. If you’re considering investing in bonds, either directly or through a mutual fund or exchange-traded fund, it’s important to understand how bonds behave and what can affect your investment in them. The price-yield seesaw and interest rates Just as a bond’s price can fluctuate, so can its yield--its overall percentage rate of return on your investment at any given time. A typical bond’s coupon rate--the annual interest rate it pays--is fixed. However, the yield isn’t, because the yield percentage depends not only on a bond’s coupon rate but also on changes in its price. Both bond prices and yields go up and down, but there’s an important rule to remember about the relationship between the two: They move in opposite directions, much like a seesaw. When a bond’s price goes up, its yield goes down, even though the coupon rate hasn’t changed. The opposite is true as well: When a bond’s price drops, its yield goes up. That’s true not only for individual bonds but also the bond market as a whole. When bond prices rise, yields in general fall, and vice versa. What moves the seesaw? In some cases, a bond’s price is affected by something that is unique to its issuer--for example, a change in the bond’s rating. However, other factors have an impact on all bonds. The twin factors that affect a bond’s price are inflation and changing interest rates. A rise in either interest rates or the inflation rate will tend to cause bond prices to drop. Inflation and interest rates behave similarly to bond yields, moving in the opposite direction from bond prices. If inflation means higher prices, why do bond prices drop? The answer has to do with the relative value of the interest that a specific bond pays. Rising prices over time reduce the purchasing power of each interest payment a bond makes. Let’s say a five-year bond pays $400 every six months. Inflation means that $400 will buy less five years from now. When investors worry that a bond’s yield won’t keep up with the rising costs of inflation, the price of the bond drops because there is less investor demand for it. Why watch the Fed? Inflation also affects interest rates. If you’ve heard a news commentator talk about the Federal Reserve Board raising or lowering interest rates, you may not have paid much attention unless you were about to buy a house or take out a loan. However, the Fed’s decisions on interest rates can also have an impact on the market value of your bonds. The Fed takes an active role in trying to prevent inflation from spiraling out of control. When the Fed gets concerned that the rate of inflation is rising, it may decide to raise interest rates. Why? To try to slow the economy by making it more expensive to borrow money. For example, when interest rates on mortgages go up, fewer people can afford to buy homes. That tends to dampen the housing market, which in turn can affect the economy.

When the Fed raises its target interest rate, other interest rates and bond yields typically rise as well. That’s because bond issuers must pay a competitive interest rate to get people to buy their bonds. New bonds paying higher interest rates mean existing bonds with lower rates are less valuable. Prices of existing bonds fall. That’s why bond prices can drop even though the economy may be growing. An overheated economy can lead to inflation, and investors begin to worry that the Fed may have to raise interest rates, which would hurt bond prices even though yields are higher. Falling interest rates: good news, bad news Just the opposite happens when interest rates are falling. When rates are dropping, bonds issued today will typically pay a lower interest rate than similar bonds issued when rates were higher. Those older bonds with higher yields become more valuable to investors, who are willing to pay a higher price to get that greater income stream. As a result, prices for existing bonds with higher interest rates tend to rise. Example: Jane buys a newly issued 10-year corporate bond that has a 4% coupon rate--that is, its annual payments equal 4% of the bond’s principal. Three years later, she wants to sell the bond. However, interest rates have risen; corporate bonds being issued now are paying interest rates of 6%. As a result, investors won’t pay Jane as much for her bond, since they could buy a newer bond that would pay them more interest. If interest rates later begin to fall, the value of Jane’s bond would rise again--especially if interest rates fall below 4%. When interest rates begin to drop, it’s often because the Fed believes the economy has begun to slow. That may or may not be good for bonds. The good news: Bond prices may go up. However, a slowing economy also increases the chance that some borrowers may default on their bonds. Also, when interest rates fall, some bond issuers may redeem existing debt and issue new bonds at a lower interest rate, just as you might refinance a mortgage. If you plan to reinvest any of your bond income, it may be a challenge to generate the same amount of income without adjusting your investment strategy. All bond investments are not alike Inflation and interest rate changes don’t affect all bonds equally. Under normal conditions, short-term interest rates may feel the effects of any Fed action almost immediately, but longer-term bonds likely will see the greatest price changes. Also, a bond mutual fund may be affected somewhat differently than an individual bond. For example, a bond fund’s manager may be able to alter the fund’s holdings to minimize the impact of rate changes. Your financial professional may do something similar if you hold individual bonds. Focus on your goals, not on interest rates alone Though it’s useful to understand generally how bond prices are influenced by interest rates and inflation, it probably doesn’t make sense to obsess over what the Fed’s next decision will be. Interest rate cycles tend to occur over months and even years. Also, the relationship between interest rates, inflation, and bond prices is complex, and can be affected by factors other than the ones outlined here. Your bond investments need to be tailored to your individual financial goals, and take into account your other investments. Tilleman Motor Co. North-central Montanans know the name Tilleman. Sure, plenty of us may be acquainted with or even belong to the Tilleman family, but even more of us are familiar with the ever-expanding and admirable Tilleman Motor Company in Havre, Montana, where owners Mike and Craig have managed to build a sprawling, family owned and operated, full-service dealership while remaining loyal and incredibly gracious to the community and surrounding area. Tilleman Motor Co. was founded in 1977 in Chinook, Montana. Only two years later, the company relocated down the road to Havre. In those days, TMC had five employees on staff and sold Chevrolet, Oldsmobile, and Pontiac. Not long after moving to Havre, in 1981, Tilleman moved to 4514 US Highway 2 West, where it remains today. To say Tilleman Motor Co. has expanded since its opening would be an understatement. In a few short decades, the company has gone from a few employees and three makes to staffing over 50 employees and providing far more than your average dealership. Aside from selling Chevrolet, Cadillac, Buick, and Chevrolet, the company provides a complete service body and detail shop. Additionally, Tilleman began offering farm implements in 1986, and today offers a multitude of parts, sales, and service with name brands such as Bermeer, Macdon, Dixie Chopper, and Versatile. Providing all of North-Central Montana with an extraordinary fullservice dealership is a lot of work, but Tilleman Motor Co. still finds the time to give back. For virtually any organization or cause that comes along, Tilleman Motor Co.’s newly remodeled storefront located on Hwy. 2 West of Havre. says co-owner Mike Tilleman, the company makes an effort to help out. Additionally, Tilleman Motor Co. is an active supporter in local 4H and sponsors multiple area schools’ events and functions. The company also sponsors north-central Montana rodeos and pow-wows. Just recently, Craig purchased a Zamboni machine for the local ice rink to help support youth programs. Among the most well-known of Tilleman Motor Co.’s community support is the annual Legends for Lights Pheasant Jamoboree, where former NFL, NHL, and MLB legends—former NFL player Mike Tilleman is, of course, a regular attendee—gather with locals, students, and outdoor enthusiasts for four days of pheasant hunting and camaraderie. Participants pay to register for the event, and all proceeds go toward athletic scholarships for Montana State University—Northern students. Existing to meet the automotive needs of the entire region, Tilleman also provides impeccable customer service while remaining active not only Havre, but in other neighboring towns and everywhere in between. Ramblings of a Conservative Cow Doctor

It was 20 years ago, when my oldest daughter’s Odyssey of the Mind team, plus a second Laurel team, earned an opportunity to compete at the world finals in Knoxville, Tennessee. The problem for parents of the 12 competitors was shipping both teams and coaches to Knoxville and back without breaking the bank. Community support was generous, but traveling the 1,795 miles by commercial airline was outside our budget. After much discussion, we loaded the teams, all their siblings and parents into our 5th wheel camper trailer plus one Dodge Caravan. The 28 hour road trip looked possible until we hit our first fuel stop in Buffalo, Wyoming. Emptying 25 bladders and buying 50 fistfuls of gummy bears and Hershey bars consumed 20 minutes more time than I had budgeted. The second fuel stop in Casper, Wyoming was no less a cluster than the first and I barked at everyone to hustle. Several fuel stops later, I snapped. At every convenience store across the plains, Kathy, one of the coaches, was forever lounging on the curb while the kids dilly-dallied. Only after the kids loaded up, would she use the restroom or buy a snack before casually walking to the trailer. My polite and considerate

suggestions regarding efficiency were being ignored leaving little hope of making Knoxville on time, so at the first re-fueling in Missouri I took action. The Dodge van was trailing us by a few minutes and we planned to meet for a picnic lunch in just another 10 miles. With Kathy, husband David and daughter Grace loitering in the checkout line at a 7-Eleven, I slammed the trailer door, hopped in the pickup and zoomed for the interstate leaving the three stragglers behind. Twenty minutes later, an overcrowded Caravan lurched to the curb at our rest area picnic table and Kathy exploded from the van door. She was a little hot. As she stomped towards me, my mind raced for a plausible excuse. Claiming I mistakenly thought everyone was already aboard would be a hard sell thanks to my waving and honking as I left the three confused and stranded in the 7-Eleven parking lot. Sometimes the best defense is a good offense so I barked, “There is no time to argue about who left who; eat your sandwich, or we will never make Knoxville.” In retrospect, my action seems extreme, but for the remainder of the trip every kid kept one eye on the trailer at all times. Everyone has a snapping point, so my question is this: When will voters say enough is enough and quit electing Democrats

and liberal Republicans? How can citizens be so poorly informed they cannot follow the connection between our nation’s sad state of affairs and those they elect into the ruling class? Things will not change in Washington D.C. or in your state capitol until you demand they change. If you want a scary view of our new America, look at Jason Greenslate, an unemployed 29-yearold California surfer. Holding down a steady job is just not for him, but thanks to President Obama’s 2009 stimulus package coupled with his suspension of President Clinton’s Welfare-to-Work plan, Jason does not need a regular paycheck. Mr. Greenslate was recently interviewed by Fox News as he used his $200 per month food stamps to purchase lobster and sushi, a practice made possible due to the generosity of politicians spending other people’s money. Jason thought it was great; free money every month to buy any food his heart desires and nearly 50 million Americans do the same. By the way, what is your monthly budget for lobster and sushi? If it is zero because you are busy working to pay taxes, I must ask why you support politicians who give your hard earned money to Jason so he can eat lobster? Do you purposely refuse to make the connection? Someday, voters loyal to Democrats and liberal Republicans will snap. Just like happened to me at a 7-Eleven in Missouri, they will say enough is enough and abandon the wealth redistribution principles of Marx. If there is to be lobster and sushi, tax payers will buy their own and Jason can go pound sand. But, until voters reach the snapping point, things will continue as they are. By the way, the acronym for food stamps is Supplemental Nutrition Assistance Program, or SNAP. I do not think that is a coincidence.

My advice is to make sure you’re debt-free and you have three to six months of expenses set aside in an emergency fund. Once you’ve taken care of those issues, you can pile up a bunch of cash in a money market account toward the purchase of a home. You won’t earn a lot of money, but it’s a safe place to park your cash when you’re saving up for a big purchase. When it comes to saving and investing, I’m a big fan of mutual funds. The problem in this scenario is that if you start sticking money in mutual funds, then the market is down when you’re ready to buy, you could’ve lost some money. That’s not the route I’d want to go if I’m in your shoes, Bryan.
