Is the London property market set for another buy-tolet boom?

A

A chronic housing shortage, desperately poor returns on many other forms of investment, strong rental demand and ongoing political uncertainty in the eurozone are all playing a part in the resurgence of the buy-to-let market in London. Savings in the bank offer little or no return due to poor interest rates, and the idea of a safe and secure pension appears to be a thing of the past. This is why we are seeing such a renewed interest in bricks and mortar as an investment. Optimism that house prices will rise in 2013 has strengthened again this month, with households also generally upbeat about the outlook for house prices in the medium-term future. Latest published data suggests that the wider economic picture is brightening as well. Speaking to leading mortgage brokers across the market, it is apparent that for those with strong cash deposits of at least 25 per cent, lenders are offering an increasing number of products on highly attractive terms. A prominent high street lender is currently offering a rate of 3.5 per cent with a 30 per cent deposit. For loans above ÂŁ1m, I have clients who have secured a rate of 2.25 per cent over base rate based on 60 per cent LTV (loan-to-value). The prospect of strong capital growth, a stable and tangible asset offering better yields than many financial products, and the ability to borrow money at attractive rates will underpin real growth in the buy-to-let sector. The key advice I would give to any investor is to learn the lessons from 2008 and buy in the best possible location you can afford, and take a medium-to-long term view on any returns.

marketview Belgravia is no ghost town and has never been more vibrant, reports property finder Robert Bailey A recent New York Times article said that Belgravia was so exclusive that ‘even the residents are visitors’. In other words, people who buy in prime central London do not actually live here. One agent was quoted as saying that Belgravia was a village with fewer and fewer people in it. Like many articles, there were a lot of half-truths and convenient omissions. The article goes on to cite a Savills report that 37 per cent of people buying in London do not intend to make it their primary home. While it is true that people buy second homes in London, it is also true that an awful lot of people choose to buy investment properties in London to let. I doubt these 37 per cent of properties are simply standing empty, but are being lived in by tenants who play an active part in the community. Surely we are not going to restrict Belgravia residency to homeowners? What infuriated me about the article is that it implied that prime central London, and Belgravia in particular, is a ghost town when the truth of the matter is that Belgravia has never been more vibrant. The Grosvenor Estate has gone out of its way to give the area a strong sense of place and the revitalisation of Motcomb Street and Elizabeth Street has seen the area transform into a destination where people come together to dine al fresco or to gossip over a cup of coffee with a friend. There has been some criticism of recent rent increases in the area by the estate, but nevertheless the streets are still designed to be vital parts of the neighbourhood. Supermarkets are adjacent to Michelinstarred restaurants, newsagents next to designer clothes shops and ironmongers next to hairdressers. Unsurprisingly, the streets are teaming with people day and night. Belgravia is hardly a ghost town. What was perhaps downright laughable was the implication that foreign homebuyers in London do not contribute to the economy. On the contrary, Treasury estimates conclude that non-doms (the tax status that attracts these foreign buyers to London) contribute £4 billion in income tax and another £3 billion in capital gains, VAT and stamp duty. That is before you even consider how much they contribute in terms of employment and retail spending. Belgravia may not be everyone’s cup of tea but its residents are not simply visitors. They are a vital part of a vibrant neighbourhood and our economy.

Kate Everett-Allen, Knight Frank’s international residential research coordinator, assesses how UK property prices have performed under different prime ministers – from Eden to Cameron.

With the debate surrounding Margaret Thatcher’s legacy well under way, I thought it would be timely to assess how UK property prices have performed under recent prime ministers. Looking firstly at the total increase, UK house prices rose the most under Tony Blair’s tenure (211.3 per cent), followed by that of Margaret Thatcher (prices rose by 187.9 per cent during her time at Number 10). On an annualised basis, UK prices performed most strongly under Edward Heath, when growth averaged 32.8 per cent per annum. The second highest annual average growth occurred under Mr Blair’s leadership, when UK house prices increased by 21.1 per cent. This was closely followed by James Callaghan’s period in office when, between the second quarter of 1976 and the second quarter of 1979, UK house prices rose on average by 20.8 per cent. Inflation rates during the 1970s undoubtedly contributed to the strong growth recorded

during both Mr Heath and Mr Callaghan’s premierships. Although John Major held office during the downturn of the early 1990s, the UK still managed to record positive growth of 6.3 per cent growth per annum. Post-2008, the global financial crisis and its repercussions – rising unemployment, weak consumer confidence and tighter lending constraints – took the wind out of the UK housing market’s sails. As a result, Gordon Brown and David Cameron are the only prime ministers since 1955 to have presided over a period of negative growth for UK house prices. Prices slipped 7.2 per cent during Mr Brown’s four-year premiership, and prices are now 3.4 per cent lower than when Mr Cameron took office in May 2010. The largest rise in UK home ownership was under Margaret Thatcher (10.4 per cent), while UK home ownership dropped 3.6 per cent under Gordon Brown. www.knightfrankblog.com

Digging down in London has become the biggest trend of the past few years. The activity in basement conversion is rife in all areas of the city, both prime centrally and also in the South West. Here at Savills in Knightsbridge, we are seeing two types of basement conversions: those created by developers and those created by families. For the developer, the basement conversion provides the much-needed square footage to include the media rooms, gyms, saunas and all the new toys that the typical prime central London buyer has come to expect. Many of these developers are also now taking part in the trend for ‘sub-basements’ that span multiple floors, providing even more space and square footage than ever available before. The majority of these basements and sub-basements built by developers are aimed at the overseas buyer with the highest specifications and newest technology available. It is not unusual to see bowling alleys, virtual golf driving ranges, and even fully equipped spas in some of the best refurbishments. However, for the owner-occupier the

basement conversion is often seen as a necessity rather than an investment opportunity. For many people with growing families, this provides a cheaper and easier alternative to moving, especially since the hike in stamp duty on property over £2 million. Many owner-occupiers have no other option than to dig down to obtain the extra bedroom or living space, regardless of the disruptions it causes both to themselves and their neighbours. Despite the popularity of this trend, problems can often arise in a market where space is at a premium, particularly when it comes to listed buildings. In London entire streets can be listed – such as Pelham Crescent in Knightsbridge – creating barriers for the developer or owneroccupier when looking to make changes. Digging down is not permitted beneath protected buildings, and while this can put people off, there is definitely a cachet in owning a listed building with a rich historical and architectural past. It is imperative to get the relevant permission for works carried out: this includes consent from English Heritage and the listed building officer before going ahead.

propertytalk Lack of stock and increased competition is leading to sealed bid auctions, reports Cheryl Markosky. Sealed bids are becoming more common as buyers hunt for ‘best in class’ property and sealed bids are often the best way to get the best price, explains Stephen Holmes from Savills Kensington. He advises purchasers “to put forward their very best offers so they don’t regret not offering more”. Jamie Lester of Haus Properties has had 40 per cent of his properties go to sealed bids over the last year. He thinks a seller “must trust his agent won’t be biased towards any particular buyer and ensure all offers are welcome”. Buyers have to decide what the property is worth to them and bid that figure, argues Seamus Wylie of Ayrton Wylie. He suggests bidding an odd figure (£3,186,003, for instance). “This may sound odd, but sometimes you end up winning a sealed bid at a fraction higher than the next nearest bid. It also makes two identical sealed bids highly unlikely.” Sellers should have all the legal paperwork in order, so when they decide which bid to go for, exchange of contracts is swift before anyone changes their minds and the momentum is lost, suggests Wylie. Yet not everyone is a fan of sealed bids. Robert Bailey of Robert Bailey Property thinks they encourage people to pay over the odds. Recently, one of his clients was up against two other bidders for a Kensington mews house. “Our client was willing to pay a decent price, but one of the rivals went over the top and offered far more than the property was worth. However, he ended up backing out, and the vendor could have got 20 to 30 per cent over the asking price if he’d simply been prepared to negotiate.” James Bailey from Henry & James concurs. “We had three people offering to pay the full asking price of £2.25 million for a client’s house, but we decided not to go to sealed bids,” he said. “Our client had his eye on another property, and if this sale fell through it would jeopardise his purchase. Instead, we went back to the interested parties and said the property would be sold for the asking price to whoever could exchange within 10 working days and provide evidence of funding. Our client was delighted – and so was the buyer.”

Going for gold Prime central London property has performed better than gold in the past year, as more overseas investors look for a safe haven to protect against global economic uncertainty, reports estate agent Knight Frank. “Many in the investment world would baulk at applying the term to anything other than gold, but the behaviour of the central London property market since early 2009 has shared some pretty compelling similarities to a safe haven,” said Liam Bailey, Knight Frank’s global head of Residential Research. “As the eurozone crisis worsened, so prices in the wider UK housing market began to weaken as consumer confidence was undermined. But in central London demand and prices moved steadily higher,” he said. “Gold has comfortably outperformed prime central London property in the last decade . . . However, shorten the timeframe and a different outcome is apparent. If you had purchased a property in prime central London 12 months ago, it would have appreciated by an average of 8.1 per cent. Over the same timeframe the value of gold fell by 2.3 per cent.” Residential prices rose by 2.2 per cent in the first quarter of 2013, and by 0.9 per cent in March. The biggest price rises during March were seen in City Fringe (1.8 per cent), Islington (1.5 per cent) and Mayfair (1.1 per cent).

Since the onset of the financial crisis, the availability of property finance has been suppressed. Product pricing has been volatile and lending criteria difficult to satisfy. With Bank of England base rate anchored at 0.5 per cent for the past four years, borrowers have been happy to sit on their lender’s standard variable rate (SVR), which may be lower than the rates on new deals. However, market sentiment has been changing fast following the introduction of the Funding for Lending scheme, leading to a significant reduction in new mortgage rates as lenders aggressively compete for business. New mortgage rates are now priced significantly below some lenders’ SVRs, so it may be worth considering a remortgage onto one of these lower rates. Two-year fixes are available below 2 per cent, and five-year equivalents sub-3 per cent. It may not be as good as it seems. While lenders battle for market share and to reach their targets, some borrowers may find it difficult to remortgage as lenders have tightened policy in certain areas – interest only, for example. HSBC and Yorkshire Building Society have announced they will no longer accept these applications. Mark Harris, SPF Private Clients

Help to Buy scheme will make a difference, says Duncan Farmer News that UK banks will have to find an extra £25 billion by the end of the year to protect against future losses is worrying news for taxpayers and investors who own stakes in the big banks. The Bank of England’s Financial Policy Committee believes banks could face losses of £500 billion over the next three years as a result of bad debts and fines, and so need to shore up reserves. The cash call could have some impact on lenders’ willingness and ability to grant new loans, which could have a knock-on effect on the mortgage market. However, elsewhere there is good news. The crisis in Cyprus, which will see savers with more than 100,000 euros on deposit lose a hefty chunk of their money, is almost certain to drive cash to safer havens, one of which is, of course, the UK. Since the banking crisis of 2008, Europeans and Russians have been pouring money into the safest haven of them all: prime London property. According to the latest Hometrack report on the UK property market, average prices have risen by 0.3 per cent in March, their biggest jump in three years. While many parts of the country recorded falls, the overall rise was boosted by a strong performance in London (up by 0.7 per cent), and analysts predict that prices here, particularly at the very top end, will continue to climb as cash is pulled out of Cyprus and other weak economies.

Signs of improvement The Council of Mortgage Lenders estimates that total gross mortgage lending declined to £10.5 billion in February. This is 8 per cent lower than January’s gross lending figure of £11.4 billion but a 1 per cent increase from £10.4 billion in February 2012. Commenting on market conditions, the CML’s chief economist Bob Pannell says: “There continue to be signs of improvement in activity and sentiment in the housing and mortgage market sector, despite headwinds from a challenging economic backdrop. With relatively strong house purchase numbers and subdued remortgage activity, the underlying position does not appear to have changed much over recent months.”

Not only is there good news at the higher end of the market, but the bottom is also doing well – I reported last month that the number of first-time buyers in the capital had risen dramatically – and the support for young buyers announced by George Osborne in the Budget will give another fillip. Mark Harris of SPF Private Clients, the mortgage broker, believes the impact of the Help to Buy scheme will be important. “It should provide a significant boost for the housing market,” he says. “It is effectively a Government-backed mortgage indemnity guarantee (MIG) that will enable lenders to offer high loan-tovalue mortgages while mitigating their risk. “We have been calling for an extension of the MIG scheme for some years as something that would make a real difference to first-time buyers, and the fact that the Government is supporting £130 billion of mortgages over three years is excellent news. From next year, lenders will be incentivised to make more mortgages available for those with deposits of between five and 20 per cent, which should result in cheaper mortgage rates even though the Government has said it won’t be involved in the pricing. “If lenders are serious about boosting their business levels, this is the perfect way of doing so and it should be of real assistance for first-time buyers in particular.” And what’s good for first-time buyers has to be good for everyone further up the property ladder.

Stop the fraudsters

The Government’s Funding for Lending Scheme, which is already being credited with boosting borrowing among small business and homebuyers, should be extended into the specialist lending sector, according to the Intermediary Mortgage Lenders Association. With many wealthy buyers using non-High Street lenders, usually because their financial circumstances do not suit the mainstream market, Peter Williams, executive director of IMLA, says widening the scheme would boost the property market even further. “It would improve the flow of funding into the mortgage market, through specialist lenders as well as mainstream banks and building societies. Their exclusion has almost certainly limited the impact of what FLS has been able to achieve so far,” he said. “There is a real appetite among lenders to increase their volumes this year, and widening the FLS to make it more inclusive would fuel competition and help to drive the sustained growth that is so keenly sought.”

Experts predict that mortgage fraud will climb dramatically as potential borrowers exaggerate their earnings to circumvent the tougher lending conditions imposed by banks and building societies. While other areas of financial fiddling are falling – the car industry has seen a drop in fraudulent finance applications – analysts predict that 43 out of every 10,000 mortgage applications made this year will be dishonest. The industry is taking steps to weed out crooked applications and next year even tougher rules aimed at stopping fraud in its tracks will be introduced. As well as borrowers lying about their income, some also apply for owner-occupier loans on buyto-let properties because rates are lower, and others conspire with valuers to exaggerate the purchase price. The bad news for would-be fraudsters is that the industry and all its regulators are employing ever more sophisticated checks to stop these practices.

Lettings Lowdown Will something have to give, asks Justin Hayward, partner for Proprium Estate Agents, in this special report The question is, how can you justify the high capital values when rental yields have fallen and the rental market, while solid at the lower end, has a very soft middle with weak demand for the £1000 to £1500 per week range and high-end houses in plentiful supply? We have different forces driving the sales and rental markets and the correlation is getting stretched to breaking point. Yields have fallen below 3 per cent gross and by the time you deduct the letting and management fees, allow 5 per cent for maintenance and service charges, and a further 10 per cent for depreciation, you are down to 2 per cent – and that assumes no void periods. You wouldn’t have to be too unlucky to find it was costing you money to hold a property, particularly with council tax now to be levied on unfurnished empty properties and the government clearly needing to take more from us. The lack of people being relocated into London is obvious when you consider the pool of locally based talent readily available. With the lack – or certainly fear – of reduced bonuses, you can understand people downsizing, doing without the guest room, and moving further away from the centre of the pond.

Meanwhile the sales market remains strong because people understandably feel more comfortable with their money in prime property than even in the bank. The internationals continue to drive the local market: they willingly pay for anything of quality as they grab their piece of London and comfort themselves that they are buying into a way of life as much as buying a property – often a way of life they never dreamt would be available to them, and are vaguely concerned might one day be denied them again. London continues to offer political stability, a fair legal system that protects and doesn’t just favour the local, safe title, currency diversification, and a seemingly never-ending appreciation. When I started at Proprium 22 years ago, I was achieving near 10 per cent yields for my investor clients. If we were to head back in that direction, then either capital values would have to crumble or the £6m house we just let for £3500 per week would fetch £11,500 per week. That probably means the value of money will have crumbled too. We live in interesting times but I fear a challenging period ahead that might make the last couple of years seem like the good times. www.proprium.co.uk

DEMAND IS HIGH More tenants are searching for one and two-bed homes in central London, with applicant numbers up by almost 15 per cent on the same quarter last year, reports Benham & Reeves Residential Lettings. “Our central London offices – Knightsbridge, Kensington, Hyde Park – are experiencing high demand as ever for one and two-bed properties, which are simply flying out of the door,” said director Marc von Grundherr. “Demand is much softer at the top end of the market, with the number of applicants down by 16.3 per cent on the same quarter in 2012. We recommend that landlords pay particular attention to ensuring that their property is in good condition, as a well presented and maintained property will always let more quickly, often for a higher rental.”
