California’s Housing Conundrum or Challenge or Crisis? Part 2

M

y August column looked at state housing statistics and pointed out the huge supply/ demand imbalance over many years. California annually produces 100,000 fewer housing units than is needed to meet strong demand. This has largely contributed to the housing shortage and unaffordability that exists today at a county and state level. Interestingly enough we can all remember declining rents and plummeting home values, right? Moreover, it’s more than a hunch that California’s housing “conundrum” may simply be the result of too much of a good thing. Part of it may very well be a high price for paradise since California’s housing has been expensive for a long time. The rare times it’s been cheap — amid broad economic slowdowns — few people would (or could financially) grab their slice of the real estate pie. It wasn’t too long ago this state was flooded with foreclosures nobody wanted and vacant apartments. Part of today’s housing shortfall can be attributed to the economic rebound, which has created a slew of new (arguably lower paying) jobs that have far outpaced developers’ willingness or ability to aggressively jump into the construction game. The Orange County Business Council study cited that Orange County needs “50,000 to 62,000 housing units today just to meet the demand of people living here now”. Stark statistics point out some of the unintended consequences of this supply/demand imbalance: 62 consecutive months of OC housing

appreciation and the lowest affordability in the nation as well as state and county rents steadily outpacing CPI. Our State Legislature has been MIA on this issue for decades, but this year they introduced over 130 housing related bills, nearly 50% more than the typical year. On the supply side of the equation, a few bills target affordable housing. Historic sources of funding to build affordable housing are drying up — declining by 67% since 2008. For example, remember the repeal of the redevelopment law? Both praised and cursed, this repeal left a billion dollar hole in tax proceeds directed to construct low and moderate housing. This dire housing shortage is a huge problem with far reaching impact. Let’s hope our legislature can start the ball rolling to solve this problem. In the meantime, the Legislature should keep in mind that throwing money at the problem alone will not solve it. Yes the solution seems straightforward: build more housing. But a big problem is hefty political resistance to any development. For instance, we’ve seen time and again the success of environmental interests thwarting developments by using lawsuits to delay permits and construction, stopping development by introducing ballot initiatives and packing public hearings full of opposition voices (votes?). There are other obstacles that money alone cannot solve. For instance, over regulation, the high development and permitting costs, the expensive cost of land, and lastly, the shortage of

developable land in the county. Any solution to this decades old problem is certainly complex. It will probably require new ideas and partnerships between strange bedfellows This all affects our industry because not only is the state legislature debating bills to provide dollars for development, they have also introduced bills to regulate rental housing. These include inclusionary housing and rent control. Next time I will talk about rent control. Craig has been in the rental housing industry since 1981. Ex-Offender History?

C

alifornia’s well-known penchant for excessive regulatory activity is close to approaching new frontiers affecting the rental housing industry. The difference between clarity of existing laws and creative liability where none now exists appears to be lost in the latest writings of the Fair Employment and Housing Council’s (hereafter “FEHC”) proposal to adopt housing regulations regarding the availability and use of criminal history information relating to housing applicants (hereafter referred to as the “FEHC proposal” or “proposal”). The most recent drafts and amendments of the FEHC proposals regarding use (and more importantly, nonuse) of criminal history information relating to ex-offenders are truly alarming. The following comments outline the nature of the concerns which we have expressed to FEHC on behalf of the association. It will be difficult to find a workable solution that meets the needs of tenants as viewed through the FEHC lens, but that is balanced against the needs of housing providers to keep their properties and tenants safe. There are many legal and policy reasons for assessing criminal conviction records of aspiring tenants. Owners are liable and subject to forfeiture and nuisance abatement laws for criminal activity on their property. A rental property owner can be liable for criminal acts committed by tenants against other tenants. An owner may also be subject to governmental forfeiture laws

if their properties are used for illegal purposes. Additionally, owners can be cited, fined, or otherwise penalized by local drug nuisance abatement statutes. Recidivism rates predict future criminal behavior. Statistical information maintained by the California Department of Corrections and Rehabilitation (CDCR) show California has high 3-year recidivism rates, averaging (65%). • Inmates committed to prison for property crimes consistently recidivate at a higher rate than those committed for other crimes (69%). • Most felons who recidivate return to prison within a year of release (73.5%) • Re-released felons recidivate at a rate 19.5 percentage points higher than those released for the first time. • Younger felons recidivate at the highest rate. Inmates released at age 24 or younger return to prison at a rate of 71.9% • Recidivism rates increase with lengths-of-stay up to two or three years and decrease thereafter. Inmates with a length-of-stay between two to three years recidivate at the highest rate (69.8%). • Participation in in-prison substance abuse programs, combined with post-release community-based after-care results in recidivism rates (29.3%) that are much lower than

those that did not participate in any substance abuse treatment program. The United States Department of Housing and Development (HUD) requires certain rental property owners to deny tenancy to applicants who have committed certain crimes. Under HUD policy, property owners are prohibited from admitting an applicant if the applicant or any member of the applicant’s household “has been evicted from federally assisted housing for drugrelated criminal activity.” Owners are also prohibited from admitting persons who have a pattern of illegal drug use or are subject to lifetime registration requirements under a state sex offender registration program. HUD regulations also detail situations under in which owners have discretion to deny admission based on criminal history. Under 24 CFR Section 5.855(a), property owners may deny admission to their units if the applicant “is currently engaging in, or has engaged in during a reasonable time before the admission decision: 1) drug-related criminal activity; 2) violent criminal history; or 3) other criminal activity” that would threaten other residents or the owner. Moreover, HUD has a “zero tolerance” approach to preventing lifetime sex offenders from receiving federal housing assistance. Its stated policy is to “ensure the highest levels of public safety in federally assisted housing facilities” and “maximize the safety of other residents.” HUD policies are sound and enforced with strong support.


Private rental property owners should be able to expect and ensure the same level of protections for their tenants as those enforced under federal rules. The California Attorney General Opinion 05-301 (April, 2006) specifically allows rental property owners to deny housing to sex offenders. In its interpretation of California Penal Code Section 290.46, the Attorney General released an opinion stating that it is “unequivocal” that “a registered sex offender may be denied housing ‘to protect a person at risk’ or for some other reason” that is authorized by law. Owners have a duty to keep their tenants and property safe. Property owners must have the ability to keep their tenants and premises safe from criminal activity. Not only is safety an important legal obligation for which landlords can be sued, it is also a moral and ethical duty. An owner who rents to families with young children, for example, must be able to keep convicted sex offenders away from the property. Protecting the property and tenants sometimes means denying tenancy to convicted felons who pose significant safety threats. Where young children reside, for example, an owner needs the ability to check a prospective tenant’s criminal history to determine whether he is a convicted sex offender. There is no justification for requiring owners to put their tenant’s lives and property in danger. Owners have a legitimate non-discriminatory purpose for checking the criminal background of prospective tenants and denying tenancy when they pose a significant threat. They must be able to protect their tenants and protect their property. Felons who have been convicted of sex offenses, drug sales or manufacturing, property crimes, burglary, arson, robbery, assaults and other violent crimes, pose the greatest danger to the residents and the property. Moreover, felons who have been convicted more than once, or those that could be deemed “career criminals” pose an even greater danger because of

their potential to continue to wreak havoc in society. Finally, offenders whose crimes are more recent have not yet proven they can behave properly in society. Rental property owners need clarity in the law, not new schemes of substantive liability. The proposed criminal history regulations are both incredibly complex and unclear. With respect to the complexity of the new regulations, the proposed standards require in depth analysis of layers of legal factors, elements, and standards, burden shifting principles, and analysis of national and local conviction statistics. For instance, under § 11098.18.4. “Establishing a Legally Sufficient Justification Relating to Criminal History Information,” owners must prove that their practice meets the legal standards of “specific, “substantial,” “legitimate,” and “nondiscriminatory” without any guidance as to what those terms mean. They must understand how to consider “nature and severity” and the appropriate amount of time that has passed since a conviction occurred, again, without any guidance as to what is reasonable, and the degree and extent those factors must be considered. They must understand the legal principle “directly related,” and how that standard applies to assessing an individual’s “capacity and likelihood of fulfilling the obligations related to the housing services.” How do owner’s measure capacity and likelihood anyway? There is simply no guidance contained in the proposed regulations.

The proposed regulations are incredibly complex, unclear, and ambiguous. The expectation that owners will engage in protracted interaction to achieve a particular social result is unrealistic. Without clearer guidelines, all of these legal standards and terms in the FEHC proposal will remain vague and ambiguous, and left for the courts to analyze and decide. The proposed regulations will leave owners confused and without sufficient notice about how to comply. Owners will be subject to an onslaught of litigation, the legal cost of which will be enormous. Defending against disparate impact lawsuits will require hiring specialized attorneys that understand complex civil litigation. Rental property owners should not intentionally discriminate, and we support laws prohibiting such discrimination. But the disparate impact theory of discrimination is a complex legal matter that will be incredibly expensive to deal with in court. That is why the FEHC proposal needs more clarity in the law. dilemma is to use a rental agreement that clearly requires that the resident “deliver” his rent to the landlord at a specific address on or before the due date. An agreement purporting to require the resident to “mail” the rent by the due date may be found to require the resident to “mail” the rent, thereby shifting the risk of loss to the landlord. Of course, allowing your resident to pay by mail is the most common and the most convenient, however ensure that you do not create a requirement that the resident pay by mail, merely allow the convenience. Seems like I’m always clearing out a clogged drain, or fixing some other minor problem generally caused by my tenant. Trouble is, I don’t live near the units, and calling a plumber out for such routine repairs is way too expensive. Is there a way to pass this responsibility on to the resident?

Yes, the responsibility for minor maintenance and repair items can be negotiated as part of the rental agreement. You cannot require your tenant to waive his right to live in a habitable unit, but you can require the resident to take responsibility for minor repairs and maintenance that may be required during the course of the tenancy. A provision requiring the resident to maintain the drainage lines, the toilets and the garbage disposal will require the resident to either perform the repairs and maintenance, or hire a professional to do it for him. Stoppages in the main line caused by root or other causes will typically be an obligation reserved to the owner, while clogged drains, toilets and garbage disposals may be delegated to the resident to repair. Seems like every time I read the paper, some landlord is being sued for something. I think I manage my properties well, not sure anymore; is there anything that I can

do to reduce my chances of being involved in litigation, and if I am, what can I do to protect all that I’ve worked so hard for?

California is the most litigious state in the country. Deterioration of moral principles and values, lack of community, a pervasive entitlement mentality, lawyers with too much time on their hands and a runaway jury system have all played a role in the litigation explosion we all face. As landlords, we are targeted because of our perceived ‘deep pockets.’ Our increased risk, coupled with a growing trend of insurance carriers ‘carving out’ many potential threats from coverage, such as mold, asbestos, lead, discrimination claims, and employment practices, leave us woefully exposed. There are many things that you can, and should do to reduce both your exposure to lawsuits and minimize your risk of loss in the unfortunate event you are involved in

Update your forms regularly to keep abreast of changes in the law. Engage in thorough tenant screening; keep the bad guys out. Be aware of potential perils on your properties. Ensure that the lighting is adequate and working properly. Train your employees. Ensure that the relationship between your employees and residents is a professional one, and not personal. Ensure that your vendors are experienced, professional, and insured. Review your marketing materials and your leasing practices to ensure that they comply with Fair Housing rules. Respond to complaints quickly, and thoroughly. Water penetration issues should be dealt with immediately. Complaints about resident managers should not be dismissed immediately, but should be investigated. The vast

majority of those being sued are those that ignored the many warning signs that preceded the lawsuit. Perform an insurance review at least once per year with your broker. Request a written analysis from your insurance broker identifying any uninsured risks, or underinsurance issues. Consider adding a commercial umbrella policy to your existing policy coverage. Consider a strategy of Asset Preservation Planning where ‘safe’ personal assets are segregated and separated from ‘risky’ business assets. By separating assets, in conjunction with other strategies, the risk of exposure can be drastically reduced. The best strategy for you may involve the use of Family Limited Partnerships, LLC’s, Corporations, trusts and other entities that assist you in protecting your assets. No one strategy is right for everyone. Watch out for the hucksters trying to sell you a particular plan or ‘system’ that works for everyone. Don’t fall for the claim that simply by forming a Nevada Corporation, you can ‘pay

no taxes,’ and ‘never be sued.’ Some owners can be reasonably protected from most risks of harm simply by adding a commercial umbrella. Most owners will benefit by a strategic combination of estate planning tools, i.e., a revocable trust, coupled with one or more asset preservation tools, i.e., an FLP, LLC or a Corporation. A few high-risk individuals will benefit from the use of foreign trusts or foreign business entities as a part of their overall strategy. Other strategies involve certain tools that reduce or eliminate the equity in a target asset. The important thing to remember is that the time to formulate and implement an asset preservation strategy is before the need arises. Your plan must be properly documented, properly funded, and properly maintained in order to ensure your security. Owning rental properties is tremendously rewarding. But with the rewards come certain risks, and the risk of litigation is

I’m about to open escrow on the purchase of a fourplex. I’ve bought property before, but not in a few years. My agent seems a bit inexperienced, not sure if he’s ever really done a multifamily transaction before. Are there any new things to watch out for?

Your purchase and sale agreement is the controlling contract, coupled with the escrow instructions. Make sure that the escrow instructions properly reflect your agreement. There most likely is a provision for conducting your ‘due diligence,’ usually 20 to 30 days after the contract is fully executed. This period is critical. This is the best opportunity

you will have to learn everything about the units that you care to learn. Make sure you conduct a thorough inspection of both the interior and exterior of the units, and the surrounding grounds. Review the rental agreements and the tenants’ history. Review the maintenance records, and inspect some of the more recent repairs. Talk to the tenants directly, confirm that the records are correct. Make sure that all residents sign tenant estoppel certificates confirming the terms of the tenancy agreement, especially important in a rent or eviction-controlled unit. Check with your insurance broker to ensure that insurance coverage is available, and what the cost will be. You can also learn the insurance claim history of the building, this will give you insight to any undisclosed water issues or any other particular issues the property has experienced. The local police department can provide you with a call, or an incident log for the specific property, and the immediate neighborhood. If any

issue concerns you, make sure you get answers. Extend the due diligence period in writing if necessary to get further answers. Involve other professionals in the process, but be personally involved; no one else will guard your interests better than you will yourself. I hear people talking about winterizing their buildings. I grew up on the east coast were that meant something! In Southern California, what “Winterizing” could we possibly be doing? Jonathon

Dear Jonathon:

In California and many western states, “Winterizing” simply means we switch from light shorts and white T-shirt to dark shorts and a long sleeve T-shirt!

When it comes to your building, “Winterizing” California style is simple and many of these suggestions below will work in both warm and cold winters. Start from the top and go down. Inspect your roof; replace any loose tiles, shingles etc. Caulk all flashings around fireplaces, vent pipes, siding to roof transitions and skylights. Remove any junk on the roof, clean your gutters, and secure any loose gutters. Test your gutters with water to make sure they are pitched correctly and check your gutter downspouts; make sure they direct the water away from the building. If you have any floor drains, clean out and snake them. Caulk any wood seams, window trim, stucco cracks, vents and any area that might get soak with water during a rainstorm or melt. Check your sprinkler timers and adjust the duration and days watered. Depending on water restrictions in your area; to keep your grass green all winter; fertilize and seed with Rye grass. During windy,

rainy weather, trees may touch both the side and roof of your building, trim any branches that may cause damage. Secure any weak or young trees or bushes that may fall in a storm. These simple winterizing steps will help keep you dry and off of the roof during winter weather.

Maintenance — continued from 16 showers and baths, throughout the day and evening. Often to hide the excess people in the unit, the resident will keep all the window covers closed and the widows shut, effectively keeping the moisture from escaping. Add a windowless bathroom into the mix and the problem is compounded. Mechanically, we suggest you inspect the vent fans in the bathrooms. Make sure they are not clogged with lint or

dust. If the fan is operating properly, check the CFM or Cubic Feet per minute of air movement. The minimum number should be 50 CFM. If the bathroom is getting more than the average amount of use, you may want to replace the existing fan with one that has a higher CFM rating. We recommend using at least a 120-CFM fan. Even More Important, many bathrooms have two wall switches; one for the light and the other for the fan. If this is the case, we recommend combining the two switches

into one. That way when the resident switches on the light the fan will come on automatically. We find most residents will not turn on the fan if it has its own switch. Lastly of course, is to get the resident to open a few windows and let some fresh air in.

Dear Maintenance Men:

I am installing safety grab bars in all of my showers & bathtubs and I need some guidance on the installation procedure. What do I need to know to install these bars correctly? David

Dear David:

The use of handrails and safety bars help provide stability and extra support required by the elderly and people with limited mobility. Approved ADA grab bars are available in a wide variety of configurations, colors and finishes. The most common is the stainless steel or chrome finish. The grab-bars must be able to support a dead weight pull of 250 pounds. The preferred method is to bolt directly into the wall studs. This is not always practical, as the stud might not line up where they are needed. Grab-bars can be mounted vertically or at an angle to match wall stud spacing. Horizontal installation can be difficult because stud spacing and bar sizes do not always match. If finding studs becomes a problem, alternate installation methods are available. If your walls are in good condition, you may use large toggle bolts or if you have access to the backside of the shower or bath walls, insert a backer plate or add a new stud for an anchor point. Safety grab bars can be located at any local hardware store. It is advisable that you check ADA requirements with local, state and federal agencies for regulations governing height, distance & angle of the bars. Five Money Tips for Your College-Aged Child BY JASON SHERR

W

hen his daughter was looking at colleges, Dan Prebish, Director of Life Event Services at Wells Fargo Advisors, approached things a little differently than many parents. He raised the issue of college finances while on college tours, asking tour guides questions such as, “How much do you budget for meals outside of the dorm?” and “Where is the nearest ATM?” Prebish found that sprinkling in financial questions provided an opportunity to get his daughter thinking about more than just the school’s curriculum, sporting events, and Greek life. Dinner conversations about schools she was applying to often featured discussions of scholarships. It was a strategy designed to help sensitize his daughter, Lydia, now 19 and a college freshman, to managing money. Tracy Green, Tax and Financial Planning specialist at Wells Fargo Advisors, says money management is the most important lesson you can teach your children, because “they’ll need that in their college years and beyond.” Green, along with Prebish and his wife, Anne, share some tips for parents to help prepare their children for the challenges that lie ahead when they’re living independently as college students.

Tip 1: Discuss tuition and responsibility

Green says that before even applying to college, parents need to talk with

their child about what type of school is within the parents’ budget and what portion, if any, the child will be responsible for covering. “Everyone needs to know up front what they’re going to be responsible for by the spring or summer before college,” she says. Lydia Prebish, for example, pays for her own entertainment expenses, such as movies or meals at a restaurant with friends. She saved money from a summer job and also works on campus. “I think it’s always valuable for kids to have work skills, whether you need the money or not,” Dan says. The independent source of income helps provide students a sense of satisfaction and self worth, he adds. Because Lydia works two four-hour shifts a week, it’s manageable for her. But Dan says working, especially during the first semester as a student adjusts to college, may not be ideal for every student. Those who want to participate in many extracurricular activities or have a demanding curriculum may find it more difficult.

Tip 2: Focus on budget fundamentals

Anne Prebish says your children should learn the core concept of money: understand how much money they have and know not to spend more than that. “We have to be careful not to assume our kids know these things,” she says. Both she and her husband say it makes sense for kids to have a job the summer before college so they can

accumulate savings. But managing that money during the course of a sixmonth semester can be a challenge. They suggest sitting down with your child and dividing the total amount of money available by the months at school to determine a monthly budget. “The first semester is about learning and keeping track of how you’re spending your money,” Anne says.

Tip 3: Think about debit and credit cards

The Prebishes and Green agree that a debit card is a key way to help students manage money. Dan says it’s an easy way to pay for items such as books, while Green adds it has oversight value — parents can limit spending on the card to the checking account balance. She also suggests that parents get their child a secured credit card, where the parent fronts the cash deposit but the child is financially responsible for making on-time payments, as this is a way of helping the child establish a credit history without giving him or her free rein over a traditional credit card.

Tip 4: Don’t forget their health

AAOC Summertime Sunset Cocktail Cruise! “Oh What a Night….” is being echoed by all who joined us on the “Wild Goose” (aka John Wayne’s personal yacht) August 3rd in Newport Harbor. It was an epic evening, sailing off with glasses of champagne, toasting to the beautiful sunset and good company. Apartment Values: Chink in the Armor?

F

or the first time in years, apartments may be showing signs of “slippage”. At least, so say the metrics that measure multifamily values. All weakened in Q2 2017 compared to the second quarters of 2016 and 2015, per the adjacent chart. In Q2 2017 both in Orange County and in the nation as a whole gross rent multipliers (GRM), price per square foot and price per unit all fell while cap rates rose (a rising cap rate indicates a decline in the market value of net operating income). And then there’s the slackened rent growth data both locally and nationwide. Nationally, rents had been growing at a robust 5.04% annual pace as of Q2 2015, before down shifting to 3.74% in Q2 2106, then really hitting the brakes, tamping down to a much subdued 2.26% effective annual rent growth in Q2 2017. Likewise, Orange County’s annual rent growth has seen softening. Now at 4.03%, it was 4.86% a year ago and a rousing 6.01% the year before that (Q2 2015). Do all these declining numbers mean that apartments are losing their allure within the universe of investment options? Wouldn’t count on it. Not in light of three key market fundamentals (all itemized on the accompanying chart): 1. Apartment occupancy rates are very healthy — 96% in OC, 95% nationwide The supply-demand equation can’t

be ignored. Hefty demand for the product in question, i.e. rental housing, is tangible and there are no signs of abatement on the horizon. We can’t seem to build new dwellings fast enough to fill the ongoing supply of residents willing to fill them. You’d expect high vacancy, NOT high occupancy, if apartment values were deteriorating. 2. Inflation is very low — 2.2% in OC, 1.6% across the US As to the impact of inflation, the fact that it remains extremely tame — well under 2% annualized — means that return on investment requirements imposed by buyers on the marketplace is somewhat moderated. When inflation is low, thus chewing up less of one’s profit, less actual percentage return is needed. In the final analysis, it is “real returns” (nominal percentage return, minus inflation) that counts most to investors. 3. Unemployment is very low — 4.3% in OC, 4.4% nationwide. With respect to unemployment rates, even though these figures can at times be misleading since they measure only the percentage of people that are actively engaged in seeking work (not those that have halted efforts to obtain employment), there is nevertheless an investor expectation that less people out of work means more can and will October 2017

want to rent an apartment, which portends strength, not weakness, in the marketplace. My point is that merely because market pricing markers for apartments may have cooled, that doesn’t mean that multifamily has fallen out of favor among long haul investors. Skeptical? Stick a “For Sale” sign on anything that’s in decent condition in Orange County — duplex to 500 units — you’ll quickly see just how truly “unsoft” the real marketplace is as buyers and real estate agents begin circling in the manner of hungry sharks tracking fresh chum in the water. So, while rental housing cap rates and GRMs and other pricing indices have certainly eased up recently, I interpret this as normal ebb and flow within an otherwise healthy asset sector and industry. Sure, political action (read rent control) or interest rate moves engineered by the Federal Reserve could conceivably alter the playing field for apartments, but even those events won’t change the overwhelming demand for rental housing, the core element that underlies ongoing, fundamental multifamily strength. Obviously, no asset class is completely bullet proof — but multifamily remains about as grounded and sturdy as it gets for long term investors.

Is Your Investment Truly Protected?

s investors in residential income properties, for most of us, that also means we are managers of those properties. Perhaps your role is not specifically a hands-on one, but you do have oversight responsibilities. That management role, at whatever level, is one of the reasons that I included a chapter on “Day-to-Day Operations”

in my book, Cash In on the Myths of Real Estate. Ultimately, the success or failure of your investment lies at your doorstep. You are the one who pays for the consequences — just as you also reap the rewards. One of the most often overlooked aspects of property management best practices — particularly among owners/

managers of smaller properties, is insurance. Yes, if you have a loan, the mortgagee requires that you carry insurance. However, what frequently happens is that you obtain is the minimum required at that particular moment. Then, you just keep paying the premiums for the same coverage, year after year after year.

My properties are protected.

Popular Belief: After purchasing that initial insurance policy, owners assume that as long as they pay their renewal premiums, they have adequate coverage. Bill’s Truth: If you have not updated your policy annually, your coverage is likely insufficient. Replacement costs continue to increase and so does your exposure to lost income. In addition to keeping your coverage up-to-date, your agent can also help you remain current with laws and regulations regarding how a property needs to be maintained and what measures you might take to obtain extra savings. Conduct annual property walks with your insurance agent to keep him or her familiar with your property and your needs. Get competitive bids every three to five years to ensure that you have the right coverage and the lowest rates. Don’t be afraid to make a change if it is in your best interest. Cash In: Your insurance agent is an important resource and should be included among your list of trusted advisors.

Sleep better. Have adequate insurance coverage.

As the folks in Houston recently learned, you also need to anticipate the unlikely. Hurricanes and storms are not unique to this region. Nor is flooding.

ing environs. Insurance always seems to be a double-edged sword. It tends to be expensive, until you really need it. But


for all of those people who did not have flood insurance in Houston, many are facing having to walk away from their properties simply because they cannot afford to continue to pay their mortgages and, at the same time, cover the expenses involved in making their homes once again inhabitable. Are you in a position to personally carry the costs if your property suffers severe damages? Even with insurance, if your coverage is inadequate, you may still be facing thousands if not hundreds of thousands of dollars in losses. And, most likely, at the same time, the income flow from those rentals will have stopped. This is not a pretty picture. So, my recommendation is that if you have achieved a comfortable level of cash flow, don’t get too complacent. Consider spending some money on a little extra insurance coverage. It may just be the risk-mitigating action that will secure not just your property, but your legacy for your heirs. Beyond making sure that you are carrying sufficient insurance, there are other ways to mitigate risks from natural disasters. As I all too often advise my clients, particularly those who only own properties in Southern California — many of us are just one earthquake away from losing everything. Even with insurance, recuperating from a disaster such as the flooding in Houston is going to take years and years. Property values have taken a huge hit. It is going to be a long time before that market recovers. So, geographic diversification of your real estate investments should be a consideration. However, that’s another topic covered both in my book and, perhaps in the future, as an article here in Apartment News Magazine. About the Author: William R. Bugs? Call Kevin Perhaps you have experienced “bugs” in your computer software. Nearly everyone has at some point and then they have to call an IT specialist to sort it out and get the “bugs” out. The same goes for your insurance coverage. In almost all reviews we’ve conducted, we have found “bugs” in their insurance program. Most are not done intentionally by the agent or insurance company. Usually it is a result of trying to do too much by the insurance agent in an understaffed office. Often this approach backfires because the quoting company makes the coverage effective and then does the inspection. In many cases, the inspector finds a problem, tells the insurance underwriter and the policy is cancelled. This usually necessitates the apartment owner to go into a non-standard market for a year or more with substantially higher premiums. This is why it is crucial that an inspection is done prior to being quoted by an insurance company. Avoid having a cancelled policy due to the “bugs” being found after the policy is in place.
