Proposition 10: The $80+ Million Dollar Fight

ust about everywhere I go, someone asks me about rent control or the impact of Proposition 10 in the state and in Orange County. Admittedly and at present, these are the two biggest issues facing our industry in California. While I’d love to talk about rates, the economy, the investment outlook and the way app/tech disruption is reshaping the way we do business, through Tuesday, November 6th the full focus is on defeating the flawed initiative to repeal the Costa Hawkins Act.

Show Me the Money

Our association involvement is strong and our fundraising efforts are in full force. Based on historical data and recent polling information, We need to outspend the proponent by 3 times in order to run a successful opposition campaign. Thus, we find ourselves as an industry in the midst of an $80million-dollar fight. We’ve asked you in-person, sent letters, sent emails, made telephone calls

and the ask remains the same. Please contribute to the Prop10flaws.com campaign. Our side of the Proposition 10 effort has been tasked with a several million-dollar campaign and we are working to meet these goals. We are seeking base contributions of $50+ per unit and for every unit you own in a jurisdiction that is currently under rent control or facing an immediate threat via petition or ballot initiative, we are asking for $250+ per unit. There is no limit to the amount you can contribute or invest to protect your property rights or property values via the opposition campaign.

Not What You Say, How You Say It

It doesn’t take an economist to recognize that as the economy has recovered, rent rates have been on the rise. For many who rent, the pace of wage growth has not kept up with rent growth and the cost of housing has become increasingly burdensome. As such, it’s no surprise that polling shows

that Democrat, Republican and Independent voters generally favor rent control and a potential repeal of the Costa Hawkins Act. It is not until the details are fully explained and the idea of a flawed initiative that grants an autonomous local body the regulatory capacity and ability to enforce, punish, institute fees and set prices that the numbers shift. Look for the messaging you see online, in-print and on television to demonstrate this to the audience.

Pompous Hypocrisy

The proponents have attached the slogan “Support Affordable Housing” and “Rent is too Damn High” to their “Yes on 10” campaign, but if the campaign were truly about supporting affordable housing, they would have focused their efforts and resources on legislation that would increase development and relax some of the stringent CEQA requirements enforced by local governments and municipalities. Fact is, their targeting of the Costa Hawkins Act would not only limit the construction of much-needed new development, but disincentivize needed reinvestment in aging housing stock up and down the state. So as we fail to plan and build for the future, we would lose what is already in place. So now, educate your family, friends, neighbors and peers. Contribute to AAOC’s PAC. Pick up a yard sign or two from the AAOC offices. Then, on November 6th, be sure to vote No on Proposition 10. California’s future is depending on you.

C

ampaigning over Prop 10 is in full swing as we head into the home stretch to November 6th. Prop 10 will likely be the most expensive vote in California’s history. With spending estimates north of $100M this is a critical vote that will certainly have more far-reaching effects on our state if it passes than if it fails. If it fails, barring a meeting of the minds to hammer out a compromise everyone can live with, proponents will likely rewrite Prop 10 and place a similar proposition on a future ballot. If it passes, excuse my French, all hell will likely break loose. The prospect of single-family homes falling within rent control will surely cause many owners of single-family — accidental and otherwise — to sell their rentals to mostly owner-occupants. This of course will take an enormous amount of inventory off the rental market. And where will those renters go? The proponents haven’t thought that one through. They believe

unrestricted rent control with singlefamily homes and condos returning to rent control is important to local communities. They believe that rent control cities have been gentrified, and CostaHawkins will return a huge amount of units to rent control to keep people housed in these communities. The likely unintended consequence will lead to fewer of these units being owned as rentals. The main reason that rent controlled properties still make sense to own is vacancy decontrol. This of course allows owners, upon a vacancy, to reset the rent to market. If this protection is lifted, a tenant-heavy board will likely inform owners what they can charge for the new rent. Personally I believe this will lead to owners spending a lot less on maintenance and even less on improving or modernizing their rentals. I rarely hear the argument about how much this will cost renters. How? Of every maintenance dollar spent, a significant amount is paid for labor. The beneficiaries of these labor costs include many renters employed as flooring people, painters, demo people, handymen, landscapers, etc. How much will it cost them? Again, I don’t believe the proponents have thought this through. I think it’s hard to argue that apartment values as well as single-family and condos will decline. How much values will fall is open for argument, but falling property values will depress property taxes, which will have an enormous

impact on those entities that are funded by property taxes For 2017–18 the state is projected to collect at least $65B in property taxes so even a small percentage decline translates into huge dollars. It is incumbent that we all pitch in by educating, donating, and fighting for the defeat of Prop 10. AAOC through its membership with CalRHA is doing its part to defeat Prop 10. If you haven’t already donated to our PAC for this fight, please do so now. We are asking each member to donate a minimum of $250 plus $50 per unit. I

s it true that even though my rental agreement says rent is due on the first, there are times when the due date actually slips a day or two?

Yes, when the first of the month falls on a weekend or a holiday, the actual ‘due’ date will slip to the next business day. Just last month, in September, the first fell on a Saturday. Since the first was a weekend and the following Monday was Labor Day, the rent, the due date rolled until the next business day, Tuesday September 4. This means that rent that was normally due on the first, was actually ‘due’ on Tuesday September 4, and would be considered late on

September 5. This is important to know because in the event you served a threeday notice to pay rent or quit demanding September rent prior to Tuesday September 5, 2010, then the notice was defective, as it was served prior to the rent actually being ‘late.’ I am about to enter into a five year term lease for an industrial unit in Southern California. The unit has been vacant several months and I don’t want to lose this deal, seems like good tenants are kind of few and far between lately. Legal Q&A — continued from 8 versa. Knowing the pros and cons of each deal point allow you to knowingly accept or reject certain risks when considering certain requests. Generally, parties meet somewhere in the middle of a request, allowing certain concessions, but protecting the interests of the Lessor. The tenant’s last minute request to substitute a subsidiary in its stead is an attempt to shift the risk away from the financially stable parent company, and obligate a less financially qualified entity, often times a mere shell, with relatively few assets. Screen the proposed replacement tenant as you would any proposed tenant to determine if it meets your rental criteria. Is it an existing concern or a new entity recently formed solely for the purpose of signing this lease? Is it an independent business concern, generating its own revenue stream? With its own assets? Or merely a subsidiary of the parent with no independent means of sustain-

ability. There are many options to offer that would allow the tenant to satisfy his ‘tax reason’ while still protecting the Lessor’s interests. You may allow the replacement tenant, but require the parent company to guaranty the lease. The Guaranty can range from an unconditional full term guaranty to a limited guaranty based either on a certain period of time, or a certain maximum exposure. An increased security deposit adds protection as well. Options such as an irrevocable declining letter of credit issued by a reputable financial institution allow parties to salvage deals that might otherwise fail. Use provisions are important for a number of reasons. It is important that the tenant’s use does not overburden the facility, or interfere with the neighbors. Certain unacceptable tenant uses may involve high levels of noise, or the use of corrosive or carcinogenic materials, or other toxic byproducts. As your facility is an industrial complex, parking is no doubt limited. It is important that the

approved uses do not overburden the limited available parking. Rather than approving a very broad undefined use, it is better to identify the allowed use, but allow the tenant to request approval for a change of use in the event its operations change in the future. I’ve been reviewing my tenancy files and realize that most of the information is outdated. The phone numbers, job info and vehicle information is all from when the tenants first moved in, some many years ago. I’m not even sure who lives in each unit, as many have changed roommates. What is the best way to correct this mess?

cation and ask your residents to complete it, prepare a specific request for specific information that you’d like from your residents. The type of information you should have, and maintain current is a list of all occupants, email and telephone contact information for each, both evening and day phone numbers for every occupant. Periodically make photocopies of your tenants rent checks to gather bank account information for your files in the event you ever need to collect from them. Note license plate numbers for vehicles and keep abreast of changes in employment throughout the tenancy, as best you can. I was recently called by another landlord requesting reference information on one of my past residents. This particular resident was a genuine pain in the rear, and the day she moved was one of the happiest days of my life. I also know that this particular ex-tenant is no stranger to the

courthouse. She seems to have her own personal lawyer with way too much time on his hands, who likes to sue anyone and everyone she has a bad experience with. Now that she’s gone, I really don’t want to have anything to do with her ever again. I am afraid that if I say anything against the tenant, and the new landlord rejects her, then she might sue me. If I give her a glowing recommendation, and the new landlord relies upon my statements, what happens when he finds out the truth, that she really is the tenant from hell?

A former landlord who is asked to provide a reference for an ex-tenant must be careful to provide accurate and truthful information. If a former landlord misleadingly gives a good recommendation about a problem tenant, the landlord may be liable to the new landlord who relies on the information and is damaged. It is the policy of many landlords to not respond to subjective inquiries, that is questions such as “Was she a good tenant?” or “Would you rent

to her again?” Many landlords enact policies to provide neither good nor bad references, and only confirm specific objective information such as rental rate, and dates of occupancy. I have a green mold problem on the vinyl siding of the building. It was installed in 2013 by a reputable home services company. A year later the mold started to appear in the bottom of the siding, and today it is spreading to the top of the 2 Story house. Luckily it is only on the north side of the house. It is rather unsightly and unhealthy to have the green mold on the siding. What do I do to clean it

off and keep it off? Would a good coat of paint help to keep the mold off? Thank you. James

Dear James:

The magic words in your question is “North Side of the House”! If you ever go into the forest, you might notice moss growing on the north side of the most trees. That is because the forest is moist and the north side does not get a great deal of sun light to dry out the

bark of the tree. The same can be happening at your property. First check the landscape sprinklers on that side of the building. They might be running too long, hitting the side of the wall or the vegetation is too close to the property and not allowing proper air circulation. Mold, Moss and algae grow well in moist and wet environments. The way to clean the siding is to use mixture of the water, bleach and detergent. Use a pump up sprayer or hose sprayer bottle.

Mix 1/3 laundry detergent, 2/3 household cleaner (409 cleaner) one quart of laundry bleach and a gallon of water. (Do not mix bleach & ammonia.) Using a pump up sprayer or hose sprayer; start from the top of the wall and soak the siding with the solution. (Be sure to cover any plants, vegetation, trees etc. with plastic sheeting to protect them from the bleach solution.) Let the solution soak on the siding for ten minutes. Using a garden hose, rinse the siding starting for top to bottom. This process may need to be repeated until the wall is clean. An alternative to bleach: use a white vinegar and baking soda mixed with water. 1/3 white vinegar to 2/3 water and generous amount of baking soda to add grit to the solution. This method requires a more hands on approach using a scrub brush and physically scrubbing the vinyl siding until clean. To keep the mold/moss/mildew from returning; remove what is causing moisture to build up on that side of the property. After cleaning one could paint with a mold killing primer such as Zinsser primer and paint the siding. However, the whole point of vinyl siding is eliminate painting!

We are getting close to the holidays,

Also, check the oven’s temperature calibration with an oven thermometer. This time of year sees a higher than normal use of the plumbing, it may be a good idea to snake out or hydro jet your main plumbing lines. Also, sending a note to each tenant on the proper use of the garbage disposal will be useful. Note what they should and should not put down the disposal unit. A few items to include on this “No No” list are: banana peels, potato skins, coffee grounds and any stringy food. Also make sure they turn on the water before using the disposer

Maintenance — continued from 13 and put down small amounts of food at a time. Instruct your residents to not use the disposer as a trash can and then turn it on when full, it will clog. Christmas and other holidays also mean more people than usual walking on your property. Is your property safe? What are some of the liabilities to worry about? Check trip and fall hazards. Do you have sprinkler heads sticking up

above the grass or landscape near sidewalks? Use pop-up heads to solve this problem. Look for sidewalks that have been pushed up by tree roots. This can be solved with a concrete grinder or replacement of the section and removal of the tree root. Cut any low hanging tree branches and look for branches that may break in heavy winter wind or rain. Check your decking for cracks or damage and inspect the exterior stairways for wear and tear. Inspect all your

garage door springs, winter wind and rain may make them heavy causing the door to close or fall unexpectedly. As a precaution, always replace both garage springs at the same time and throw away any used springs. Never install used garage springs. Check all property lighting and timers. Remember: Preventive Maintenance is cheaper than Emergency Maintenance!

Dear Maintenance Men:

I would like your advice. My husband and I are installing new interior doors in our vacant unit. My understanding is using pre-hung doors is better and easier and my husband insists that buying a door slab is cheaper and faster. We’ve never installed doors before and want to do it right the first time. Maurine

Dear Maurine:

We have found that there are no two doors hung alike. They are all unique to their doorways. Let’s start with your husband’s plan. When buying a slab door, it does not have a hole for the door knob or latch; it also does not have the hinges attached. It might take a master carpenter to fit the door perfectly; the door frame might not be square, which means you will need to trim the door to fit the opening. You will find, getting the hinges to line up with the existing hinges on the jamb is not an easy feat. You also need a special tool to drill the door knob hole and latch. It might take you a few doors to

get it right, negating the savings of buying a slab door. Now, Maurine, your plan is to buy a pre-hung door. As you might guess, we recommend buying a pre-hung door. For those who don’t know what a prehung door is; let us explain. The prehung door comes as a complete door, including jambs, trim, hinges, doorknob & latch holes etc. The pre-hung door comes as a package with the jambs already square to the door. At first glance, a pre-hung door might looking like a lot more work. But it is not. A pre-hung door can be installed by a novice easily the first time and is much faster than trying to wrestle with a slab door. After removing the old door jamb and trim and exposing the rough opening, insert the pre-hung door into the rough opening. Using a level, plumb and level the hinge side of the jamb using shims and gently nail the hinge side of the jamb in place.

Level the top of the jamb using shims and nail into place. Using shims on the doorknob side of the jamb; be sure the door opens freely and closes without binding and nail the jamb in place. Most pre-hung doors come with the trim in place. The trim can now be nailed and use caulking around the trim to hide any gaps that might be present. Paint, install the knob and you are done. Installation tip: Do not disassemble the pre-hung door package. Install it as it came from the hardware store. The ridged packaging will help in keeping everything square while you install the door. Managing the Income Property Legacy

hen I joined WR Gorman & Associates, my father began imparting to me his truths about investing in multi-family properties. He went on to write his book, Cash In on the Myths of Real Estate and, from there, elaborated on

his favorite topics in this monthly Apartment News column. Now it is my turn. In carrying on the WR Gorman tradition as an owner/ investor, a real estate broker, and more recently columnist, I’m returning to my father’s book.

Just as my father chose to write his first article about the legacy of property ownership, I also am going to focus on that topic; but, from a slightly different perspective.

My heirs will be able to manage my properties.

Popular Belief: Owners think that since they managed their own properties, other family members will be able to do the same. Bill’s Truth: Over the years, property management has become much more challenging. Not everyone can manage their real estate holdings effectively – especially those who are new to the business and have no experience. Times have changed. Fair Housing and an ever-growing list of local ordinances have added to the complexities and risks of owning property. Your heirs may not have the skills or the desire to learn what they need to know. Make sure that you consider provisions for your heirs to hire professional management. However, be aware that hiring a property manager does not relieve your heirs from the responsibilities of ownership. They need to understand the principles of ownership to ensure that whomever they hire is effectively managing their building. Suggest that they take some classes at your local apartment owners association and do some outside reading to obtain the knowledge and training that they will need. Keep track of who is providing what services regarding management and operations. And, make notes as to your own recommendations about what should be done. In fact, if you can, create a relationship with a good property manager. You might ask this individual to conduct an annual review and give you an updated quote regarding management services and fees. Cash In: Recognize that your heirs may need professional assistance and make arrangements to ensure that any transition will be as smooth as possible.

Times have changed. Not only, as my father noted, have laws and regulations made property management a much more complex undertaking; family dynamics and responsibilities have also impacted priorities. In dual income households, time becomes a very precious commodity that often requires careful juggling between career, children, spouses and self. Adding in the demands of managing an income property may not be possible or practical. Although DIY (do it yourself) projects may hold a certain appeal, many heirs who watched their parents spend hours and hours repainting an apartment or tackling the replacement of a toilet, recognize that they simply do not have the time for these types of undertakings. Professional property management is a solution. However, there is a cost involved. When planning one’s legacy and setting expectations, it is very important to add in management fees and related expenses when calculating cash flow and return on investment. Similarly, you need to think about and plan for major repairs and replacements of such items as HVAC units and roofs. Even more importantly, you need to be getting your heirs informed and think about not only day-to-day operations, but also about how income property ownership can help them achieve their dreams and wishes for themselves and their children. What do your heirs see as their future role? Do they want to undertake

repairs themselves? How confident are they in being able to oversee a property manager? To what extent does their investment interests differ from yours? Do they see real estate as their primary means of achieving financial independence? Or, do they have a different set of investment and personal priorities? Now is the time to start those family discussions. Some of the answers may be tough to hear. However, by listening and learning, both you and your heirs

can gain a better understanding of how best to prepare for and manage that income property legacy. Lifetime Achievement Award — Rick Julian

T

he Apartment Industry has changed significantly since the 1970’s and few are more aware and in tune with these changes than Rick Julian. As the co-founder and President of Advanced Real Estate Services, Inc., Rick is both old school and new. Someone who has been there, done that and continues to thrive in a climate of change, using expert insight and deep market knowledge and scale to create returns for investors. investing to achieve. For many of us, a major goal is to enjoy a financially secure retirement. If you have younger children or grandchildren, helping them afford higher education without building a mountain of debt is likely another goal. Or maybe you’d also like to make a luxury purchase — such as buying a vacation home or dream car or taking an exotic vacation — down the road. Time horizon. One reason why knowing your goals is important is because it helps determine your time horizon (how long you have until you need to tap into your investments). If you’re 28, for example, and want to retire at 68, your time horizon is 40 years. Simple as that. Risk tolerance. Your risk tolerance is the amount of volatility in your portfolio’s value you’re comfortable with. If you find you can’t sleep because you’re worried about your investments — especially when there’s market volatility — you probably need to adjust your asset

allocation to suit your risk tolerance.

Putting the pieces together

With those factors in hand, you can begin to piece your asset allocation together. The primary building blocks, at least to begin with, are likely to include: Stocks. Historically, stocks have offered attractive returns, but along with those returns, there have also been periods of volatility. If you’re young, you should have a long time horizon — especially when it comes to retirement. That may allow you to have a larger allocation to stocks because you have longer to ride out any short-term market volatility that occurs. Bonds. One reason investors like bonds in a portfolio is because their prices have historically been relatively stable. By owning bonds, an investor’s aim may be to help manage his or her portfolio’s overall value when there’s volatility in the stock market. The larger the proportion of bonds, the more steady the portfolio’s overall value

should remain. Keep in mind, however, that bonds’ returns have been significantly less than stocks. Cash alternatives. These are relatively lower-risk, lower-return investments. On the upside, they can be easily be converted into cash when it’s needed. On the downside, their returns may not even keep up with inflation. Of course, there are many other investments to consider, such as real estate investment trusts (REITs) and commodities. Just remember that you should intend for each type of investment you choose to play a particular role, such as providing the potential for growth or income or stability, in your overall allocation. Alternative investments, such as those mentioned above, also have their own unique risks that you should fully understand before investing. The result would be a portfolio with more potential volatility than one with a larger proportion of bonds. You should ask yourself if that’s a trade-off you’re comfortable with.

Although asset allocation is a relatively simple concept, you can see it has lots of “moving parts.” That’s one reason why many investors opt to work with a professional advisor. If you decide to seek help, look for an advisor who will first get to know you and then help create an investment plan that’s built around an appropriate asset allocation. Midterms Around the Corner

W

elcome to election season. This one should be a doozy. What are apartment owners most focused on? Clearly, the lightning rod is Proposition 10, the rent control initiative that would repeal the 1994 enacted CostaHawkins landlord protections bill. Its passage would open the door to implementation of new rent control laws (aka” rent stabilization ordinances”) in cities throughout the state, the prospect of which is sending shivers down the spines of rental housing investors from San Diego to Redding. As of this writing (9-7-18) polls show an extremely tight race. The No on 10 campaign (the against rent control side) is expected to spend between $70 and $100 million by election day. Expenditures of that magnitude hint at just how huge the hit to overall apartment valuations might be if Prop 10 passes. For the moment though, at least through this year’s second quarter, multifamily asset values continue to flex muscle. As the CoStar reported figures in the adjoining chart show, Orange County apartment sale prices averaged a stratospheric 16.76 gross rent multiplier in Q2, another record setting GRM (that’s four quarters in a row of hitting a new GRM high). Nationwide, GRMs averaged 13.95, not a record (Q1 2018 set the record at 14.44), but still very strong by historical standards. Furthermore, unemployment remained low as Q2 closed (4.5% locally and 4% nationally), a bullish circumstance for apartment values; less people out of work means more qualified pro

spective tenants to fill rental units. And while rent increases have slowed recently — RealPage reports on the opposite page that rents moved higher in OC at a modest 2.3% annual pace in the last quarter compared to a 5.3% increase in Q2 2016 and 4.2% in Q2 2017, while nationwide the rise in rents has decreased to a 2.5% clip in this most recent Q2 versus 4.5% in 2016’s second quarter and 2.9% a year ago — the underlying reality as everyone knows is that the supply of affordable units simply hasn’t been able to keep up with demand. Hence the strength in existing multifamily asset prices and the corresponding hue and cry among renters for a non-market driven “solution” for rental housing scarcity, namely, rent control. But beyond the apartment industry’s obvious and critical need to defeat Proposition 10, there is an additional, more nebulous economic factor at stake come November 6th: It’s about the unquantifiable element of presidential credibility, or more bluntly, the believability of the US president’s word. This really isn’t something that’s been discussed at this decibel level with previous US presidents. Sure, citizens and media have always debated and expounded upon particular president’s policies, intelligence, strength of character, political sophistication, leadership qualities, dalliances and a host of other aspects of what our nation’s chief executives have brought to the table. And of course every US president has and will be accused of lies and misrepresentations. But no modern president (post WW II) has had the questionable veracity October 2018

issues that have attached to President Trump. This is not a partisan statement, its simply an observation. One may support or oppose what the president has accomplished to date and his stated intentions for the future, but it seems undeniable that his credibility is on the minds of citizens, businesses, markets and global investors, and this has ramifications. The ability to make things happen is more difficult when credibility erosion occurs. We don’t want that problem encumbering the man or woman sitting in the Oval Office. Now, according to the president, the nation’s vast conglomeration of media outlets has contrived to fabricate “fake news” en masse in a plot to effectuate a distorted perception of the Trump presidency. Really? Think about the logistics involved to pull that off. Yes, it must be said that it is perfectly plausible that that a majority of the nation’s publishers and editors disapprove of and even despise the president, but that does not mean that they’ve abandoned all professionalism and allegiance to reporting truth. These upcoming midterms could well be a referendum on the president and, in effect, his credibility. Votes for congressmen, state legislators, all the way down to dogcatchers may end up being cast based on candidates’ perceived affiliations to the president. If the Republican party ends up taking a sizeable hit this November, the outcome should be construed in part as a plea for a course correction in presidential credibility, a vital component of our nation’s CEO.
