There is No Substitute for Leadership, Experience and Commitment
I
would like to take a moment to reflect upon a recent trip several members of the AAOC took to Sacramento for Legislative Day. First, I would like to thank Senators Jeff Stone, Thomas Umberg, Ling Ling Chang, John Moorlach, Richard Roth, Mike Morrell, and Pat Bates, as well as Assembly Members Steven Choi, William Brough, Sabrina Cervantes, Sharon Quirk-Silva, Tom Daly, Jose Medina, Phillip Chen, Tyler Deip and Cottie Petrie-Norris, as well as their staffs, for taking valuable time out of their busy schedules to meet with AAOC representatives. All Senators and Assembly Members present were very interested in our perspective regarding current events pertaining to rental housing within our great State. “Rental housing providers are the largest small business owners in the State, who provide more than a million safe, sanitary, and affordable rentals,” I
said, opening dialogue with the aforementioned elected officials. “[The AAOC] offers a tremendous value to our members, including providing one-on-one consultation to rental property owners and managers, a variety of tenant screening services and the most up-to-date forms available in the industry,” our lobbyist Ron Kingston eloquently wrote. Our team leaders continued to explain how AAOC educates and trains our members on how to successfully and legally manage their apartments in an environment that has become increasingly regulatory and burdensome. We offered ourselves as the “go-to” resource to the elected officials and their staffs for any and all questions they may have about rental housing. I would like to thank our dedicated and highly-experienced staff members in attendance: Executive Director David Cordero and Vice President of Government Affairs Bill Christiansen. I

assure you that both of these seasoned professionals exceeded all expectations during their first journey to Sacramento in their new roles with the AAOC. Inspired by Industry Excellence
I
attended my first INSPIRE Property Management Luncheon on April 25 and had the privilege of hearing Jason Stoughton, National Account Executive and Executive Placement Director with BG Multifamily in Atlanta, Georgia. Jason spoke on the importance of relationships in our lives and how our ability to lead and succeed in the workplace is based on our ability to communicate effectively and to genuinely connect with our team members in a transparent and open manner. It was a thought-provoking message that challenged the audience to examine their relationships and identify what they could be doing to make them and their teams stronger. True to its billing, I came away from the luncheon feeling inspired and motivated, as I’m sure was the case for the nearly 100 multi-family property owners, managers, and other professionals in attendance. As a first-time attendee, I was inspired by Jason’s message and the enthusiasm, passion and authenticity with which he spoke. My inspiration, however, was magnified by the interest and enthusiasm of our luncheon attendees for continuing their growth as individuals and as team members. Our industry grows stronger with each person who makes a commitment to move from simply doing their job, to doing their job with passion, purpose, and excellence. So, to those of you who attended the INSPIRE Property Management Luncheon, and to those owners and management companies that supported your team members’

A
s solutions to the housing shortage are proposed by almost every legislator in California, it is easy to see how the powerbrokers and advocates could get lost in the proverbial weeds. And, friends, they have most certainly lost their way. Senate Bill 529 by Senator
Durazo is one such example. The bill would allow tenants to form a tenant association (which may be presently formed) through which they could engage in concurrent, and basically indefinite, rent strikes for almost any grievance one could imagine. The following quote is from the Senate Judiciary Committee that heard the bill: “…tenants from three or more units belonging to the same landlord [may]

band together as a “tenant association.” Members of such an association could not be evicted absent good cause, and they would have the right to engage in brief, collective rent strikes: jointly withholding rent payments until the landlord has engaged in a good faith bargaining process to address written grievances from the association.” The above paragraph probably sent tingles down your spine, but it is actually far worse than it may seem. Those
“brief ” rent strikes may result in rent not being paid for up to thirty-seven days without penalty. Additionally, nothing prevents those rent strikes from occurring back-to-back, potentially subjecting you to over seventy days without rental income. Withholding rent for thirty-seven days could result in substantial detriment to a rental owner, but to go almost eighty days without rental income would basically bankrupt many mom and pop owners across California. The bill attempts to limit the number of rent strikes to two per calendar year, but it does not place conditions on the number of associations a tenant may form and be a participant of. As written, the bill would allow tenants to form multiple associations for varying issues, with titles such as Tenant Association to Address High Rates, Tenant Association to Address Habitability, or Tenant Association to Address General Repairs. In that way, tenants would have the power to strike
twice a year per association. It is easy to contemplate a world where tenants form multiple associations in order to increase their bargaining power with the property owner. SB 529 is emblematic of the lack of concern for property owners. Unions may be effective in balancing the power dynamics between an employer and an employee but trying to incorporate union provisions into rental arrangements is not rational. A rental owner is not the same as a small business employer. Should SB 529 be passed, it’s easy to envision a world where multiple grievances are proffered and the tenants go to the property owner and say “either we litigate in court, which could cost you thousands, or you lower the rent for all of us and we remove our grievances.” While the housing shortage is untenable, the solution is not giving tenants absolute authority to dictate the terms of rent. The fact that the negotiating structure of employer-employee labor unions is even being discussed

proves that the Legislature is more focused on appearing to solve the problem than actually addressing it. Sacramento’s War on Landlords and the Importance of Red Alerts
A
recent editorial in the Orange County Register (4/12/19) pointed out, “Rental housing is a business, not a war crime,” but the progressives in Sacramento seem to think differently. Just months after California voters decisively rejected the Proposition 10 rent control initiative, progressive state legislators have introduced nearly a dozen, far-reaching bills that represent an assault on the entire rental-housing industry. AAOC’s Red Alert emails are an important communication tool to keep our members up-to-date regarding rental-housing legislation and to ask members to contact state lawmakers directly, as the most critical bills are being deliberated in Sacramento. Member engagement is critical as AAOC’s legislative advocate, Ron Kingston, and the California Rental Housing Association (CalRHA) keep tabs on the daily changes and amendments to these bills. Lawmakers need to

hear regularly and directly from rental property owners and managers. We can’t let the false narratives and negative sentiments about our industry be spread by progressives and tenants’ rights activists. If rental property owners and managers do not speak up, their silence will be viewed as acceptance and the inaccurate perceptions about our industry will be taken as realty. Be prepared to see Red Alerts in your email inbox with increasing frequency, to bring immediate attention to issues that are moving faster than the media can or will report. Red Alerts are emailed when AAOC sees certain bills reaching a critical vote in the legislative process. The emails will include a brief description of the bill and list the Capitol phone numbers of the state legislators who will be participating in the committee vote, or who represent the areas where AAOC members live, work and/or own and operate properties, prior to a full vote by Senate or Assembly. Most Red Alerts will be in opposition to anti-rental-housing legislation. Hopefully there will also be some alerts this year that will call upon AAOC members to call in support of favorable housing legislation. Also, while the majority of Red Alerts will be in response to state legislation, there will be times when they will be in response to a local city or county issue. AAOC’s request is that our members call the legislators listed at the bottom of the Red Alert email and express the position to the stated bill(s). If possible,

ndrove by my apartment building the other day and noticed that one of my tenants put up a satellite dish antenna, not just one, but three. I just put a new roof on about a year ago. This tenant had the nerve to bolt them right through the new roofing shingles. Looks terrible. I’m concerned about water leakage, mold and possibly voiding my roof warranty. Can they do that legally?
No. Your standard apartment association rental agreement most likely includes a provision prohibiting the tenant from making modifications or alterations to the premises without the landlord’s prior written consent. The tenant is in breach of the agreement and most courts would agree that the breach is a curable one. Depending upon the extent of the damage to the roof, the tenant’s conduct may rise to the level of waste, a non-curable breach. You have at least two options. First, you may remove the satellite dish antenna from the exterior of your building and repair
the damage. You would then deduct the reasonable out of pocket costs from the tenant’s security deposit. You can then demand reimbursement by serving a three-day notice to perform covenant or quit by demanding that the tenant replenish the security deposit for the amount charged. A second option would be to serve a three-day notice to perform covenant or quit, by demanding that the tenant return the premises to their original condition by removing the satellite dish and repairing any and all damage to the building. This option is not preferable because you do not want to instruct the resident to climb on your roof and perform the roof repair himself. Under either scenario, you would be well advised to document the breach by taking pictures of the unauthorized satellite dishes and the damage that was caused by its installation. Keep in mind, California law allows tenants to maintain a satellite dish antenna on their patios and balconies, within areas exclusively for the use of
the tenant. These do not, however, give the tenant the right to affix an antenna to your roof or install an antenna in the common areas. I just received the most curious letter. Seems my local police department has identified one of my residents as an undesirable, they say he’s suspected of being in a gang and is dealing drugs. They say that if I don’t evict him, the police will prosecute me for allowing a criminal to operate on my property. I may even lose the property! The family has been there for several years, other than a couple bounced checks they have been model tenants. Help, I cannot afford a vacancy right now, what do I do?

Legal Q&A — continued from 12 and threatening the law-abiding landlord, forcing them to evict the resident. Rather than locking up the bad guys, just shuffle them off to another community. If the police are certain he is dealing drugs, why isn’t he in the “gray bar hotel”? If the letter you received is inconsistent with your experience with your resident, follow up with the police department by asking for documentation supporting their claim. Have there been arrests on the property? Have illegal drugs been found there? Ask other residents in the building, gather independent information. If the information you gather supports your resident’s involvement in criminal activity, act immediately. Consult your attorney to determine if you have enough facts to support a three-day nuisance notice, or if a thirty day or a sixty-day notice is appropriate. Remember, a letter from the police department is not enough evidence in court to base a nuisance
notice on, testimony from percipient witnesses will be required. I’ve been doing my own prospective resident screening for quite a while now. I think I’m thorough, but I’m just not sure any more. I’ve been noticing more and more inconsistencies in the applications I review, and I even came across one who out and out lied about who she was! I’m concerned about all the stories I’ve heard about identity theft. I just can’t afford to make a mistake. What can I do to weed out these undesirables and minimize my chances of being fooled?
Identity theft has been a growing problem for several years. Landlords have increasingly been victimized by prospects posing as someone else, using false or fraudulent information. Often these thieves take advantage of a desperate landlord, eager to fill a vacancy, or a newbie landlord, who hasn’t gone through the school of hard knocks yet.
Completed and signed applications by all adults are a must. Verify the information provided. Personally, inspect some form of U.S. government issued photo identification. Take a photo copy of the ID and keep it secured with your file. Verify that the social security or the tax ID number provided by the prospect is his number and is valid. Run and thoroughly review, an eviction and credit check through your apartment association. If practical, go outside to the prospect’s vehicle, and verify that the license number on the car he just drove, matches the license number he just wrote down on the rental application. Many ‘hands on’ owners will visit the prospect’s current residence unannounced, prior to approval to ensure the prospect lives there, and doesn’t just sleep on the couch. When verifying employment, and residency, ask for a description of the person, and compare the description with the person who filled out the application. Ask for original utility bills, electric, telephone, cell phone, cable, anything with his name on it. All of these are tools that may be used in proper screening to avoid renting to an identity thief. Use these tools consistently, and apply them equally to all applicants, and your risk will be dramatically reduced. I’m getting conflicting advice about whether I must rent to some one that does not have a valid social security number, nor an official picture ID. Seems like most of the attorneys and the Fair Housing guys

say I ‘cannot discriminate’ and that I must rent to all, regardless of whether or not the prospect can prove who he is, or verify his tenancy history, or his ability to pay the rent. I have been following that advice for years, and now have a building full of undocumented people, that I could never find in a million years if I ever had to collect from them. The rent usually gets paid, but the building, and the neighborhood, look like hell. I want to take my building back, and only rent to persons that qualify, that have verifiable identities and credit, and are good credit risks. What are my rights?
The dirty little secret is that our industry has passively allowed this erosion to occur over many years. Many landlords have looked the other way, in favor of the quick rental, the cash payments, the full building, the reduced confrontation, we’ve taken the easy way out. Landlords have been wary of lawsuits claiming discrimination and have believed the bullying taunts and threats from the tenant and immigrant rights activists, that we have just taken the easier and less confrontational course of allowing it to happen. We blame our government for not addressing the illegal immigration issue; one side of the aisle wanting cheap labor, the other wanting cheap votes. We blame employers for hiring, and our ‘welfare state’ for creating the magnet that keeps drawing. Landlords are part of the problem as well. By succumbing to the short-term temptation of the quick rental to the unverified, the undocumented, we are

contributing to the problem. Many landlords are realizing that rather than just complaining, they can be a part of the solution. Landlords have absolutely no obligation whatsoever to rent to an individual who is unable to independently verify his identity, his past tenant history, and his ability to comply with the terms of the rental agreement, including his financial ability to pay the rent. Our system of society is built around a numeric social security or tax ID number. Our life history, good and bad, is reported more often than not, into a data base that is organized by, and sorted by the social security number. Names are common, but social security numbers are unique. No two people should share the same number. Credit as well as criminal convictions are reported similarly. These very basic requirements should be applied uniformly to all applicants, regardless of race, national origin or ethnicity. It is just good business sense. With average rents over $1600 a month, landlord investment of $200,000 or more per rental unit, and a litigation climate that is out of control, landlords must know who their residents are, must reduce their risk of financial loss and must know how to recover from a breaching resident. My pest control company has removed a beehive from my property. However, the bees have not left and the tenants are complaining about bees inside their units. I have sealed every hole, crevasse and crack I can find. Yet, the bees still find a way of getting into the units. What is missing or are these bees just too smart? Bert
Dear Bert:
We have had a similar problem at one of our properties. We also sealed everything we could think of and still the bees found a way in. You may want to look at your roof vents that service the bathroom & kitchen exhaust fans. The bees come down the vent and go into the voids between the ceiling and roof. Most fan boxes are not well sealed below the fan blades. Once they are in the ceiling, it is easy for them to travel to different units, find a hole and drop down into the apartment’s living area. Because the bees may be discovered in
an area far from the original entry point, it is hard to track down where they first came in. We now install screening at all bath and kitchen exhaust vent tubes. The material used is 1/8 inch square metal screening and is attached to the top of the vent tube at the roof level. Be sure to extract the hive and any honey you find, or you might not only continue to have a bee problem, but also an ant problem.

I have a bathroom sink that is slow draining. I have already snaked the drain and found no stoppage. When I remove the pop-up assembly and have an open drain, water whooshes down with no problem. However, with the pop-up in place, water backs up into the sink and drains very slowly. Paul

safety drain to keep the sink from overflowing, should the water rise above a certain level in the sink; and 2. It serves as an air vent for the sink when the water levels are above the pop-up plug. The overflow hole allows air to escape through the drain and the water to evacuate more efficiently. What has happened is hair, toothpaste, grime etc. have built-up and sealed off the overflow drain where it exits just below the pop-up assembly plug. Most snakes are too big to go through the overflow drain. Alternatively, a speedometer cable will work great or even a long zip tie will work. Push the cable or zip tie down through the overflow hole at the top of the sink and push any gunk out into the drain. Use water to help push the debris out the overflow drain, a funnel works great to direct a good flow of water. If you cannot get the overflow to drain, disassemble the main drain assembly to gain access to the overflow drain exit. Once the overflow drain has good airflow, the sink should drain a bit faster. If this does not solve the problem completely, look at restricting the water flow coming out of the faucet. Use a restrictive aerator to cut down on the GPM of the faucet.

Creating a drought tolerant landscape is a great idea. In the end, the drought tolerant landscape will cost you less money in water and will be easier to maintain. The single greatest consumer of water in your landscape is the turf. Reduce the grass area to ease the burden on water. Xeriscaping is a term for a water conserving landscape. Some of the benefits of Xeriscaping is water saving, low maintenance, pesticide free, pollution free (no lawnmowers), and use of local native plants. You might want to consider using Ornamental grasses, as they are drought tolerant, look great and give your landscape a bit of vertical dimension. Succulents, of course, are great at conserving water. Flax and Delphiniums Iris are a few perennials to use. Marigolds, Mexican Sunflowers, Phlox and Vinca Passion are annuals that will work well. As for shrubs, look at Japanese black pine, Mountain currant, Sassafras, Honeysuckle, etc. Good trees are Acacia, Gray Birch, Monterey Cypress, Eucalyptus, Fig, Juniper Amur Maple, to name a few.

One consequential piece of legislation that should be of interest to members of the Apartment Association of Orange County is Assembly Constitutional Amendment (ACA) 1 by Assemblymember Cecilia Aguiar-Curry. Essentially, this bill would lower the voter threshold for approval of any new local general obligation bonds and certain special taxes from two-thirds to 55 percent, for anything that is used for infrastructure. Simply put, you can call it a new “parcel tax.” As many of you know, since the passage of Proposition 13 in 1978, any local bonds (excluding school bonds, with the passage of Proposition 39 in 2000) or tax increases for a specific purpose must be approved by the voters by a two-thirds majority. The Howard Jarvis Taxpayers Association is officially opposed to this bill because it would weaken the protections of Proposition 13. The two-thirds voter approval threshold is essential for good governance and accountability from our different levels of government. Because of the high threshold, it requires our local governments to persuade more voters to agree to tax or mortgage themselves more. This results in a more rigorous vetting process since more voters have to approve. Increased examination from voters promotes greater transparency and shouldn’t this remain the

standard for any new tax or bond proposals? With ACA 1, Sacramento is giving these local governments an easy way out. In addition, many argue that this would only impact owners of property and not those who are renters. However, time and time again, studies have shown that the costs on additional bonds and taxes on property will eventually be passed on to those who rent apartments or other housing units. This is counterproductive to improving the housing crisis that California is facing. It would also cause business owners, large and small, who rent commercial properties to pass the extra costs on to consumers, impacting those especially with limited or moderate incomes. Finally, this would negatively impact seniors on fixed incomes, who have lived in their homes for decades, by seeing higher property tax bills. Proposition 39, which was passed in November 2000, lowered the voter approval threshold from two-thirds to 55% for any school bonds. ACA 1 would be another step to circumvent the requirements of Proposition 13, which was put in place by voters since 1978. If voters continue to approve these propositions, there will be momentum to push for split roll or even reverse the protections of Proposition 13. ACA 1 is likely to pass out of the Legislature and be signed by the governor. All Californians will have an opportunity to vote on this measure, as it will be placed either on the March or

November 2020 ballot. And it will only require a simple majority of voters for this measure to pass. It is imperative that all members of the Apartment Association of Orange County contact their state representatives and voice their opinion on this proposal. More and more, Sacramento is putting pressure to deteriorate the protections we’ve enjoyed from Proposition 13. We must put a stop to ACA 1 before it gets worse. Property Tax Bills are Coming Out Soon
U
nsecured Property Tax bills will be mailed in July and are due on September 2, 2019 and the Secured Property Tax bills will be mailed in mid-September, with the first installment due on November 1, 2019 and the second installment due on February 1, 2020. The last timely payment dates are on December 10, 2019 and April 10, 2020, respectively. We have made one of the necessary chores associated with owning property — that is, ensuring that annual property tax payments are made on time — easier by improving the ways in which Orange County property owners can interact with the Office of the Treasurer-Tax Collector. In Fiscal Year 2018–19, 61% of property tax payments were received electronically and 27% of the total property taxes paid used our no-cost eCheck payment option. This option allows for secure online payment at ocgov.com/octaxbill using your bank account and eliminates the need either to mail a paper check or to make the
payment in person. And with the eCheck option, there is no service fee. Payments by eCheck save you time and money, as you don’t need a stamp or have to pay for parking, and payment can be made until midnight on the last timely payment date to avoid the 10% penalty. The online payment option uses a cart function allowing for payment of up to 50 parcels using a single payment method. Online payments receive same-day credit and a detailed receipt, listing each parcel paid, is emailed and can also be printed. Mobile users can scan the QR code that comes on their property tax bill for direct access to information about their specific parcel and view an online statement that shows any delinquent property taxes or overpayments. All taxpayers can call 714-834-3411 to request a refund of an overpayment. Did you know that while secured property taxes are prorated based on the purchase date, unsecured taxes are not prorated and must be paid by the owner on January 1? All unsecured and

Poth was officially seated at the May board meeting after receiving unanimous board support. Poth is the owner of the Irvine-based LoCali Management Group, which specializes in managing smaller apartment communities throughout Southern California. He is also a licensed real estate professional who brings to the board of directors more than 15 years of corporate and boutique property management and leasing experience. The Case for Adequate Reserves
M
ajor expenses are inevitable. The roof will fail at some point. The air conditioners will fail at some point. The boilers will fail at some point. The question is: How do we prepare for these major expenses and what options do we have to pay for them? The best way to prepare is by having a Replacement Reserve Fund that provides for the timely execution of those projects. These major expenses are predictable. Consider a $100,000 roof with a 25-year life. Setting aside $4,000 each year reflects the true cost of ownership, and means that when the roof eventually fails, you’ll have the funds necessary to perform the project. No delays, no cash flow surprises, no finance charges. Ongoing contributions to a Reserve account will offset the ongoing cost of deterioration. Reserve contributions are an affordable way to avoid being caught off guard. These major expenses are going to happen. You might as well be prepared. There is no good reason to

expose yourself to unsettling major expenses, due to predictable deterioration that occurred in plain sight, over years or decades. A little responsible planning can limit your financial “surprises” to true surprises! In addition, ongoing Reserve contributions save you money. Deferred maintenance is expensive, and you avoid it by having the funds available and ready to be spent. Waiting too long (while you try to assemble the funds) is risky and often a very expensive strategy (think roof leaks and driveway potholes). Another way to save money is by avoiding the high cost of financing. As a roof ages over 25 years, you gradually set aside funds (earning interest along the way). When the roof needs to be replaced you have the cash to get it done. Paying the “deterioration bill” on an ongoing basis, through the years, allows you to eliminate finance costs to pay for those predictable major projects. Go from paying interest to earning interest.

What is the True Cost of an Eviction?
A
sk any attorney what the cost of an eviction is, and he or she will provide you a list of their services and fees, along with a schedule of court costs. Legal fees and costs are money out of your pocket, but an eviction exacts a much heavier toll. Every day in which your property is occupied by a non-paying renter is another day without income. In the meantime, you are still responsible for the mortgage, property taxes, insurance, and mainte-
nance. And now, in many California courts and jurisdictions, it is taking longer and longer to get an eviction. The 2018 Court Statistics Report of the Judicial Council of California reports that less than 75% of all eviction cases will be resolved in 45 days or less. More cases than ever will take months to resolve. The loss of rental income for two months, three months, or even as long as six months, is the real cost of an eviction, and can be devastating for

rental property owners who are not adequately protected. The unlawful detainer process in California was originally designed to be a fairly quick legal process. Legal timelines were shortened, and proceedings were held on a speedy basis, with the goal of getting property back into the hands of the landlord quickly, so it could become income producing again. In the current legal and political climate, however, the unlawful detainer

process has been swept up in the sympathies associated with homelessness and the “housing shortage” and “affordable housing”. The result is that more and more resources are being made available to tenants who have defaulted on their rent. These resources range from public assistance and charitable organizations with honorable intentions, to mercenary law firms who have jumped on the bandwagon to shake down honest landlords. When a tenant becomes attorneyrepresented, the unlawful detainer is no longer going to be a speedy process. One goal of the attorney is to provide the tenant with rent-free possession for as long as they can! The delaying tactics used include making numerous motions and objections, each of which requires its own individual court hearings, propounding extensive discovery, which requires the landlord to supply numerous documents, respond to written questions, and possibly even be examined under oath, and even demanding trial by jury. Even if you win, the tenant can file bankruptcy, which will result in another round of hearings in federal court, just to enforce the judgement. All of these tactics will extend the eviction process by weeks or even months. The delaying tactics of tenants and their attorneys affect even “simple” evictions, because of their impact on the courts. Most California counties have only one or two courtrooms which hear unlawful detainer cases. These were perfectly adequate when most cases took a relatively short time to resolve. However, when cases started to stretch out longer and longer, the courts have become backlogged beyond their intended capacity. The result is that more and more unlawful detainer cases are being scheduled further into the future, and even then, may be rescheduled again. Once a judgement is obtained, the court clerk’s offices are backed up and delayed in issuing the paperwork that is required to get the property back. In some California counties, the
average time to get a non-paying tenant out of your unit has expanded from six weeks to three months. In many cases, it now takes as long as six months to get your property back. During that time, you are still making payments on the mortgage, property taxes, insurance, and maintenance, and probably eating into your own savings to do so. One solution to protect rental income in the event of an eviction caused by non-payment of rent, is tenant default insurance. Tenant default insurance is a
brand-new type of insurance. It is an insurance policy that protects the landlord in the event the tenant defaults by not paying rent. This insurance will hire and pay for the attorney and court costs, up to $1500. Most importantly, it will reimburse the landlord for the missing rent, from the day the original rent was due through the day the property is restored back to the landlord’s possession, up to six months (subject to Cost of Eviction — continued on page 40

Values, Prices and Appraisals As the market shifts downward, buyers as well as sellers need to adjust their thinking — especially in regard to values and pricing. Over the past several years, investors have benefitted from demand out-

stripping supply. For the most part, sellers have commanded the prices they desired. Even if the appraised value came in a little low, buyers often made up the difference — banking on low interest rates, low vacancies and an
expectation of significant appreciation in a relatively short period of time. However, today we are seeing signs of a change and caution needs to be applied. The appraised value may not accurately reflect what buyers should pay.
The appraisal sets the value of the property.
Popular Belief: Appraisers are trained and certified; therefore the values that they calculate must be correct. Bill’s Truth: The reality is that the appraised value is often not the actual market value. By definition, an appraisal is an opinion of value determined by using a combination of three different approaches. It is important to know which method or methods, the appraiser used and to understand the variables that impact the value as determined by each method. 1. The most common approach taken for determining the value of residential properties (one to four units) is the use of sales comparison data. This methodology, by its very nature, looks back in time – using sold properties that are comparable both in terms of location and type. When the market is very active and prices are rising quickly, the value set by the sales comparison approach is apt to be less than the market value. 2. For multifamily, income-producing properties, appraisers also use an income method for establishing value. This approach determines the net income a property generates and then applies capitalization rates, gross rent multipliers, and other market comparison tools. 3. Less often used and requiring more research is the cost approach. This appraisal method involves determining the value of the land and the depreciated value of all improvements.
Whatever method used, an appraisal is still an opinion, not a fact. If, based upon the appraisal, the lender is unwilling to lend the full requested loan amount; you then have to decide as to whether or not you want to make up the difference. What is even more important than the actual dollars involved is the need to calculate how a larger equity position impacts your overall rate of return. Even when faced with a low appraisal, if buying a property still works to your advantage, move ahead with the purchase. You can ask for a price adjustment and, if the seller is willing, that is great. However, do not let a good opportunity slip away, simply because of an opinion of value given by an appraiser. Cash In: You set the value of the property by determining the intrinsic value. Don’t be spooked if the property does not appraise at the asking price.

Which brings up the question — what is an appraisal? This is a topic addressed by my dad and I in his book, Cash In on the Myths of Real Estate. Appraisals look backward, not forward into the future. So, when prices move upward, such as in 2016 when this book was written, the appraised values tend to be lower than what buyers are willing to pay. In today’s market, with prices trending in the opposite direction, the appraised value may actually be higher than the agreed upon price. This does not mean that either party is “leaving money on the table.” It is simply the reality of what ready, willing and able buyers are willing to pay based upon their expectations in terms of cash flow and an overall return on investment. Whether selling or buying, you are the one setting the value of a property. Price is simply a reflection of how you see that property serving your particular needs and goals.
