A few years ago I had dinner with an old school chum and his wife. He had taken early retirement after a long and successful career with a major international company. He and his wife spent the next five years wandering around the globe. He climbed Mount Everest. Well, at least to the base camp with the help of 2 sherpa guides and some extra oxygen. They walked across England and all the way around Ireland on foot. It made a working stiff like me a little jealous! I began to think about how a young person could accomplish that feat today (retiring early with money---not walking around Ireland on foot) with the uncertainties in this world that a young person is facing. If you’re thinking about buying your first home I’ve got an idea you should consider. Firstly, the Bank of Canada is worried about the amount of consumer debt that Canadians are holding and they have been warning us that they are going to raise interest rates by as much as 1 ¼% as soon as the economy shows some more strength. And it will--- it always does eventually. Secondly, many first time home buyers are holding off purchasing their first home because they feel (hope) that prices will drop soon. Strangely enough, most people considering selling their home feel (hope) that prices will rise soon. Me? I have no idea---and I’ve been doing this for 30 years! Lori Watson of Dominion Lending Centre tells me that a current mortgage rate for a 5 year term is 3.40%. If the Bank of Canada is correct, this may rise to 4.65%. Suppose that you, as a first time home buyer want to buy your first home today and want to take advantage of these lower rates. You find a nice townhome for sale for $300,000 and you purchase it with 10% ($30,000) down and a $270,000 mortgage with monthly payments of $1337 for the next 25 years. At the end of 25 years, you own your home and you have no more rent or mortgage payments. Meantime your school chum waits a year to buy his first home because he believes prices will drop especially with higher interest rates and the reduced spending habits of consumers that the Bank of Canada’s actions have caused. And he’s right. In a years time he finds an identical townhome in your complex for only $270,000---a saving of $30,000. However his interest rate is 4.65%, as the Bank of Canada has indicated might happen. With 10% ($27,000) down and a mortgage of $243,000 his monthly payment is $1371. Looks like your friend got the better deal. Sure his mortgage payment is $34 more per month but he saved $30,000. But, consider that you, in your wisdom and farsightedness, decided to pay your bank $1371 each month, the same as your friend. But the extra $34 was to go into an RRSP. 25 years later, your mortgage is all paid off and you have no rent or mortgage payment. Believe me, you’ll never know how good a feeling that is until it happens to you. But now it gets interesting. Over 25 years you have paid the bank $131,173 in interest. Next year your friend will pay off his mortgage but he will have paid the bank $168,433 in interest. His cost of borrowing will have been $37,260 greater than yours. Comparing the 2 options although he saved $30,000 in price he spent an extra $37,260 in interest. Plus you had an extra year to put 12 mortgage payments totaling $16,044 in the RRSP. Plus, you have saved $34 a month for 300 months and earned compound interest (tax deferred), and taken a tax deduction of $408 every year for 25 years.. Okay now my head is really starting to spin. I can’t do that much math. But talk to Lori---she can, and she tells me the all-in saving is around $63,504. You might find you can afford to wander around Ireland, England, and climb to the base camp of Mount Everest on that extra money. After all, my school chum did.
